Choose a fixed-price construction contract when the drawings, specifications, quantities, site conditions and finish selections are complete enough to price with confidence and you want the contractor to carry most of the risk for included work. Consider cost-plus when important conditions or design choices remain uncertain and a reliable fixed estimate is not possible—but only if you can review costs and the contract sets firm rules for reimbursable expenses, fees, approvals and any cap.
The label is only a starting point. Changes, allowances, concealed conditions, inflation, delays, quality obligations and dispute procedures determine what you will actually pay. Your location, project type and signed contract control; federal and foreign public-procurement guidance can illustrate the concepts but does not replace local legal advice for private construction.

The decision in one comparison
| Issue | Fixed-price contract | Cost-plus contract |
|---|---|---|
| How payment is calculated | An agreed amount covers the defined work. Authorized changes, allowances and adjustment clauses can alter the amount. | The owner reimburses contract-defined costs and pays the fee specified in the agreement. |
| Who normally carries included-work overruns | The contractor generally bears more of the cost risk for work within the agreed scope. | The owner generally pays covered actual cost increases. |
| Best fit | A sufficiently complete, measurable scope with predictable conditions. | Work with substantial design, quantity or site uncertainty that prevents a reliable fixed estimate. |
| Owner administration | Focuses on verifying scope completion, change orders and quality. | Requires invoice review, cost records, approval controls and a process for disputed charges. |
| Main pricing warning | “Fixed” does not automatically include every condition or future price movement. | A fixed fee or estimate is not a spending cap unless the contract expressly creates one. |
Federal acquisition guidance describes a firm-fixed-price arrangement as placing responsibility for performance cost, and resulting profit or loss, on the contractor. It describes cost reimbursement as appropriate when uncertainty prevents costs from being estimated accurately enough for a fixed price. Those are useful risk-allocation principles, not automatic rules for a private home or commercial project.

What a fixed-price construction contract actually fixes
Price for a defined scope
The contractor agrees to deliver the work described in the contract documents for a stated amount. The price is meaningful only when the documents identify what is included: drawings, specifications, quantities, materials, workmanship standards, schedule assumptions, permits, taxes and site responsibilities.

A proposal can look attractively low because it omits items another bidder included, uses unusually small allowances or assumes the owner will perform work such as demolition, utility connections or finish installation. Ask the contractor to list inclusions, exclusions and assumptions in writing rather than relying on a single total.
Events that can still change the amount
Most fixed-price forms contain a change-order process. An owner-requested revision, a design correction, an allowance reconciliation or a documented concealed condition may create an addition or credit. Some contracts also contain economic price-adjustment provisions for specified materials or time periods. Read the trigger, calculation method, notice deadline and documentation requirement for each adjustment.
“Fixed” therefore means fixed for the defined risk, not guaranteed under every conceivable circumstance. A contractor may have priced ordinary excavation but excluded removal of contaminated soil; the contract language decides whether that discovery is included, compensable or subject to a separate authorization.
What the contractor’s incentive does—and does not—mean
Because the contractor’s margin is exposed if included work costs more than expected, a fixed price usually creates a stronger direct reason to control purchasing and production costs. That incentive does not excuse substitutions, shortcuts or missed quality requirements. The agreement still needs objective specifications, inspection rights, correction duties, milestone acceptance and remedies for delay or defective work.
How cost-plus construction contracts work
Reimbursement plus a contractual fee
Under cost-plus, the owner pays costs that meet the contract’s definition and adds a fee. “Cost” is not self-defining. The contract should say whether it includes subcontract invoices, wages, payroll taxes, equipment ownership or rental, insurance, permits, site supervision, temporary facilities, office overhead, financing charges, waste, travel and storage.
It should also state what is excluded. Examples can include contractor home-office overhead already covered by the fee, entertainment, penalties, unapproved purchases, rework caused by contractor error, or costs incurred after a required authorization was missed. If an expense category is silent, a disagreement can arise when the first invoice arrives.
Fee formulas change the incentives
A percentage-of-cost fee grows as the reimbursable cost base grows, so the owner must understand exactly which costs receive the percentage and whether the fee applies to subcontractor markups, change orders and contingency use. A cost-plus-fixed-fee arrangement keeps the negotiated fee from varying with actual cost. Federal guidance says that structure provides only a minimum incentive to control costs and leaves the owner with a greater management burden than a firm-fixed-price contract.

Why owners accept the added administration
Cost-plus can be rational when underground conditions, incomplete design, rapidly changing selections or uncertain quantities make a fixed number depend on guesses. Instead of embedding a large uncertainty premium in a fixed bid, the owner pays documented actual costs and a stated fee. The trade-off is that the owner must monitor spending, make timely decisions and preserve enough liquidity for costs that cannot be known at signing.
How to choose: a practical decision framework
1. Measure scope certainty
Inventory what is known before asking for proposals:
- Are architectural and engineering drawings issued for construction?
- Are structural details, mechanical and electrical layouts, quantities and finish schedules complete?
- Have soil, utility, environmental and access conditions been investigated?
- Have the owner’s selections been made, or are major fixtures and finishes still undecided?
- Can a bidder identify labor, material and equipment needs without relying on broad allowances?
When these answers are mostly yes, a fixed-price proposal can be compared on a common basis. When unresolved conditions dominate, cost-plus may describe reality more honestly, but the owner should not treat uncertainty as a reason to abandon controls.

Fixed pricing can make initial budgeting easier, subject to its exclusions and change provisions. Cost-plus requires a budget that can move as approved work and actual input costs move. Set aside a contingency that is separate from the contractor’s fee and define who may authorize its use. Do not call an estimate a cap unless the signed contract states a maximum amount and explains whether the maximum includes the fee, taxes, allowances, owner changes, escalation and concealed conditions.
3. Match the contract to your ability to administer it
Cost-plus is not a “hands-off” option. Before choosing it, identify who will receive and test invoices, compare them with payroll and subcontract records, check quantities, approve purchases and resolve disputed costs. The agreement should provide reasonable access to receipts, time sheets, subcontract agreements, delivery tickets and other records supporting each charge.
If you cannot perform that work yourself, budget for an independent owner’s representative, quantity surveyor or other qualified administrator. A professional’s fee may be less expensive than paying unsupported charges or discovering a budget problem after the money is spent.
4. Identify the overrun you are willing to own
Ask bidders to identify the cost categories they believe are uncertain and the assumptions behind them. In a fixed-price proposal, those assumptions may appear as exclusions, allowances or escalation clauses. In cost-plus, they may flow directly into reimbursable cost. Decide which risks you can insure, investigate, avoid or accept, then assign each one expressly in the contract.

5. Examine the incentive structure
Compare the fee formula with the behavior you want. A fixed fee does not rise merely because costs rise, but it also does not guarantee economical purchasing. A percentage fee can increase with the reimbursable base. A maximum, target or shared-savings provision may encourage cost control if its measurement and audit rules are clear. Require the contractor to disclose related-party purchases and markups so that the fee does not reward an unnecessarily high cost base.

6. Price changes, inflation and delay before signing
Ask four separate questions:
- What happens when the owner changes the design or selects a more expensive finish?
- What happens when a concealed condition is discovered?
- Who bears a documented increase in material or labor prices, and is notice required?
- What happens when an owner decision, weather event, supply problem or contractor delay extends the schedule?
Government pricing guidance treats cost-plus as passing supplier input-cost changes through to the buyer, while fixed pricing for defined services transfers more delivery and financial risk to the supplier. Construction contracts can modify that general pattern through specific economic-adjustment clauses, so read the actual wording rather than relying on the title.
Clauses to examine before signing
Scope, documents and precedence
List every document that defines the work and state which document controls if drawings, specifications and the proposal conflict. Attach the current plans, finish schedule, geotechnical information, allowances and bid clarifications. A written order-of-precedence clause prevents a vague proposal note from silently overriding a detailed specification.
Price, allowances and taxes
For fixed-price work, identify each allowance, the assumed quantity or quality, and how the final credit or charge is calculated. For cost-plus work, define whether the fee applies to allowance differences, taxes, permits and subcontractor markups. State whether sales or value-added taxes are included, excluded or reimbursable.

Use a schedule that separates direct project costs from overhead and fee. Require original invoices or reliable electronic records, identify acceptable labor-rate evidence, and address equipment rates, small tools, wastage, storage, travel, insurance and financing. Prohibit payment for unapproved categories and for rework attributable to the contractor.
Fee and markup calculation
Write the fee as an equation or an unmistakable schedule. State the base to which a percentage applies, whether the fee changes on owner-directed work, and whether subcontractor markups are included in that base. If the fee is fixed, identify the amount and the circumstances, if any, that permit a change.
Approvals and spending controls
Set approval thresholds for purchase orders, subcontracts, change events and use of contingency. Specify who may approve electronically, how much notice is required and what happens in an emergency. A contractor should not be able to convert an unapproved estimate into an owner obligation merely by placing an order.
Invoices, audit and disputes
Set a regular billing date and require a cost report that reconciles the current invoice, approved budget, committed costs, actual costs, forecast to complete and remaining contingency. Reserve the right to inspect supporting records for a stated period. Establish a short process for questioning an item without allowing the contractor to stop undisputed work or the owner to withhold an entire invoice over one disputed charge.

Maximums, targets and savings
If the contract includes a guaranteed maximum or target, define what counts toward it and list every exclusion. Clarify whether owner changes, taxes, escalation, delays, allowances and concealed conditions sit inside or outside the limit. For shared savings, state the baseline, measurement date, treatment of quality and schedule failures, and audit method. A phrase such as “not to exceed” is not enough if the following paragraph creates broad exceptions.

Quality, schedule and remedies
Price allocation does not replace performance terms. Include start and completion dates, milestone requirements, inspection and testing procedures, correction periods, warranty obligations, insurance, indemnity, termination rights and a dispute procedure. Define whether a schedule extension changes general conditions or other reimbursable costs and who must prove entitlement.
How to compare proposals on an equal basis
Do not rank a low fixed price against a cost-plus estimate until both are converted to the same assumptions. Ask every bidder for the following information:
- The exact scope included and excluded, with drawing and specification references.
- Allowances, quantities and quality assumptions for unfinished selections.
- Taxes, permits, utility charges, temporary works, cleanup and owner-supplied items.
- Base schedule, milestones, escalation assumptions and extension costs.
- Change-order markup, notice deadlines and pricing method.
- For cost-plus, the reimbursable-cost schedule, fee equation, invoice sample and forecast format.
- Any cap, target, contingency or shared-savings mechanism and all exclusions from it.
- Quality standards, warranty terms, insurance and remedies for delay or defective work.
Then normalize the bids in a comparison table. A fixed-price proposal with thin allowances may have more eventual exposure than a higher proposal with realistic selections. A cost-plus estimate is not directly comparable to a fixed total unless you separately evaluate the likely cost range, fee and owner contingency; do not turn an estimate into a promise the contract does not make.

- Complete the information package. Assemble current drawings, specifications, site reports, finish decisions, schedule constraints and owner-supplied items. Mark unresolved items instead of hiding them in a lump sum.
- Ask contractors to state assumptions. Require separate lines for base work, allowances, exclusions, alternates, escalation and options. This reveals whether competing prices cover the same work.
- Assign each uncertainty. For every unresolved condition, decide whether it will be investigated, priced as an allowance, reimbursed as actual cost, shared or covered by a defined adjustment.
- Select the payment structure. Use fixed pricing where the remaining uncertainty is manageable and the documents support a defensible price. Use cost-plus only where the flexibility is worth the additional owner oversight.
- Draft the control schedule. For cost-plus, attach reimbursable-cost categories, fee calculation, approval thresholds, reporting dates, audit rights and a dispute procedure. For fixed-price, attach inclusions, exclusions, allowances, change rules and adjustment triggers.
- Test the contract with adverse examples. Ask how it handles a major owner change, a hidden site condition, a material price increase, a delayed selection and contractor-caused rework. Obtain the answer in an amendment or contract schedule, not a conversation.
- Set a decision and documentation chain. Name the people who can approve changes and spending, define acceptable electronic notices, and require contemporaneous records. Delayed approvals are a common source of both cost growth and disputes.
- Obtain local professional review. Have a construction lawyer or qualified local adviser examine the final form when the project is financially significant, the risk allocation is unusual or the language is unclear.
Common pitfalls and how to prevent them
Calling an estimate a guaranteed maximum
An estimate, budget or preliminary cost plan does not limit payment unless the contract says it does. Look for the maximum amount, the included fee and the events that permit an increase. If exclusions consume most of the uncertainty, the apparent cap may offer little protection.
Choosing the lowest fixed price without normalizing scope
Compare quantities, allowances, taxes, temporary works and cleanup before treating a lower total as savings. Ask the bidder to confirm in writing that the price covers the same documents and standards as the alternatives.
Accepting vague “costs” language
“All costs” can encompass categories the owner never intended to fund. Use a positive list of reimbursable items, a negative list of exclusions and a process for adding a category by written agreement.
Using a percentage fee without transparency
If the fee is tied to cost, require visibility into related-party transactions, subcontractor markups, purchasing comparisons and credits. Otherwise, the owner may be unable to tell whether a higher cost reflects market conditions or a controllable choice.
Ignoring allowances and selections
An allowance is a placeholder, not a final price. State the assumed quantity and quality, the contractor’s markup on the difference and the date by which the owner must decide. Large unresolved selections can make a fixed price look more certain than it is.

Failing to document owner changes
Require a written description, price or pricing method, schedule effect and approval before work begins, except for narrowly defined emergencies. Keep a running change log so the approved contract value and remaining contingency are always current.
Assuming public-sector rules apply automatically
Federal acquisition rules and public procurement manuals explain recognized contract types and risk principles, but a private owner’s rights depend on local law and the signed agreement. Do not import a public rule, form or terminology without checking whether it is valid for your project.
What public procurement guidance contributes—and what it cannot decide
Federal guidance distinguishes firm-fixed-price contracts, where the contractor carries substantial performance-cost responsibility, from cost-plus-fixed-fee contracts, where the fee is negotiated and fixed while the owner reimburses allowable costs. It also recognizes that cost reimbursement is suited to uncertainty that prevents sufficiently accurate fixed-price estimates and that it creates a greater management burden for the buyer.
Federal construction provisions address when cost reimbursement may be used and how certain economic price adjustments can operate. UK government pricing guidance similarly describes cost-plus as passing supplier input costs through to the contracting authority and fixed pricing for defined services as transferring more delivery and financial risk to the supplier. Kenya’s works procurement manual distinguishes physical contingencies, such as variation orders, from price contingencies caused by inflation or policy changes and describes lump-sum or fixed-sum pricing as set at the outset.
Those materials are jurisdiction-specific public-procurement references. They do not determine the enforceability of a private residential contract, the legality of a particular fee or the remedies available in your location. The governing law, project type, contract form and negotiated clauses do.
Personal-finance checks before committing
Build two budgets, not one
Prepare the contractual price or initial cost estimate and a separate owner-held contingency for risks the contract leaves with you. Identify which funds are liquid, which depend on a loan draw and how a delayed draw would affect payments. A cost-plus arrangement can require more frequent cash decisions even when the final scope is smaller than a fixed-price project.
Stress-test timing
Model the effect of a delayed completion, an owner selection arriving late and a documented price adjustment. Include temporary housing, storage, insurance, interest and other carrying costs that continue while the project is unfinished. The contract should state which schedule events can add project costs, but your household or business budget must also absorb the indirect effects.
Keep records for tax and financing questions
Retain the signed contract, change orders, invoices, lien releases, proof of payment and completion documents. Whether an expenditure affects a loan draw, insurance claim, tax basis or future sale depends on local rules and your professional adviser, so organized records are more useful than relying on a contractor’s summary.
Final checklist
- The scope and site conditions are complete enough—or the unresolved items are explicitly assigned.
- Every proposal uses the same plans, quantities, allowances, taxes and schedule assumptions.
- You know who pays for included-work overruns, owner changes, concealed conditions, escalation and delay.
- Cost-plus reimbursable categories, exclusions, fee formula, approval thresholds, invoice timing and audit rights are written.
- Any guaranteed maximum, target or shared-savings feature has a precise calculation and a complete list of exclusions.
- Quality, schedule, insurance, warranty, termination and dispute provisions are as specific as the price terms.
- Your cash reserves and financing can handle the payment timing and uncertainty the contract leaves with you.
- A qualified local adviser has reviewed the agreement when the financial or legal stakes justify it.
The sound choice is not the label that promises the lowest number. It is the structure that matches the certainty of your scope, your ability to supervise spending and the risk your budget can tolerate. Fixed price is usually the better fit for a well-defined project where you value predictability; cost-plus can be appropriate for genuinely uncertain work when its records, fee and approval controls are strong enough to keep that uncertainty visible.
