The practical answer is to test what each price already assumes. A high multiple can be reasonable if durable growth, margins and cash generation exceed those assumptions; a lower multiple can still be risky when demand is concentrated, supply commitments are inflexible or export rules can strand inventory.
Use the checklist below company by company. It separates reported operating evidence from expectations, commitments and risks, so you can decide whether an individual stock offers enough return for the execution risk.

What “overvalued” means for an AI chip stock
Overvaluation is a relationship between a market price and the future cash flows investors expect to receive. It is not a label created by a company’s popularity, an impressive product announcement or a large AI market forecast. To make the judgment testable, write down four items:

- the share price and the time it was observed;
- the valuation measure, such as trailing price-to-earnings (P/E), forward P/E, enterprise value to sales, or free-cash-flow yield;
- the forecast period and the earnings, revenue or cash-flow estimate used; and
- the source and date of that estimate.
Do not compare one company’s trailing P/E with another’s forward P/E, or a forecast for one fiscal year with a different year for another company. A price can look expensive on near-term earnings while being supportable under a longer period of rapid growth; that conclusion fails if growth slows, margins normalize or the required investment consumes the cash.

The evidence available here does not provide a timestamped set of current share prices, consensus estimates or comparable forward multiples. Consequently, it supports a framework and operating examples, not a current ranking of Nvidia, AMD, Broadcom or any other issuer as overvalued or undervalued. Refresh the market inputs immediately before making an investment decision.
Step 1: Translate the share price into expectations
Choose one comparable valuation lens
For profitable chip companies, forward P/E is useful only when “forward” refers to the same fiscal period and the estimate source and date are identified. Trailing P/E uses audited historical earnings but can understate or overstate normalized profitability after a product cycle, an inventory charge or a major acquisition. Enterprise value-to-sales can help when earnings are temporarily depressed, but it ignores the margin required to turn sales into cash. Free-cash-flow yield incorporates capital spending and working-capital needs, although it can move sharply when a company builds inventory or receives customer prepayments.
Use at least two measures and explain why each is relevant. A high sales multiple requires both high growth and a credible path to strong margins; a high earnings multiple requires confidence that earnings are not at a cyclical peak. Keep the denominator definition identical: generally accepted accounting principles (GAAP) or adjusted earnings, consolidated revenue or an explicitly defined AI segment.

Run a reverse valuation
Instead of asking whether a multiple “looks high,” ask what growth and margin path would justify the current price. Set a conservative, base and optimistic case for revenue growth, operating margin, tax rate, capital expenditure and working-capital investment. Discount the resulting cash flows or apply a terminal multiple that is lower than the starting multiple unless you can explain why it should expand. The output is an implied expectation: for example, the compound annual growth rate needed for five years to support the price at a chosen terminal margin. Compare that requirement with management’s capacity, customer budgets and competitors’ offerings.
Record the date of every input. A forecast made before a product launch, export restriction or major customer announcement can become stale quickly. Treat an analyst target price as an estimate, not as a fact about intrinsic value.

Step 2: Test whether AI growth is real and durable
Separate AI revenue from the rest of the business
Request a clear definition of “AI revenue.” It may include accelerators, networking, custom silicon, software, systems or services, while another company may report only semiconductor sales. Compare like with like and identify what is excluded. A segment number can grow rapidly while the company’s total profit grows more slowly if lower-margin products expand or other businesses contract.
Broadcom reported Q2 FY2026 AI semiconductor revenue of $10.8 billion, up 143% year over year. The company’s President and CEO, Hock Tan, said the increase was driven by demand for custom AI accelerators and AI networking. That is a reported operating result and an executive explanation; it is not evidence by itself that Broadcom’s shares are cheap. Check whether the increase is recurring, how much came from new customers, and whether the associated margin and cash conversion are rising with revenue.
Distinguish recognized sales from promises
Order announcements, customer commitments and management forecasts are leading indicators, not booked revenue. Look for shipments, customer acceptance, reported revenue and receivables that convert to cash. Compare growth with days sales outstanding and deferred revenue where disclosed. A customer may announce a multiyear data-center plan yet delay deployment, redesign a system or shift spending to an internal chip.
Check the durability of the use case
Ask what workload the chip serves, how quickly customers can earn a return on it and whether utilization remains high after initial training clusters are built. Inference, networking and custom accelerators can have different replacement cycles and pricing pressure. A valuation that requires several years of triple-digit growth is vulnerable to a normalizing growth rate even when the underlying AI market continues expanding.
Step 3: Examine margins, investment and cash conversion
Read the margin bridge, not just the headline percentage
Track gross margin, operating margin and free-cash-flow margin over several periods. Explain changes by product mix, pricing, manufacturing cost, stock-based compensation, acquisition accounting and inventory charges. A rising gross margin may reflect a temporary mix shift toward a scarce product; a falling margin may reflect deliberate investment in software or a new manufacturing node.

AMD reported a 50% gross margin for FY2025 versus 49% in 2024. Its filing attributed the improvement primarily to product mix, partially offset by approximately $440 million of net inventory and related charges associated with U.S. export controls on MI308 products. The one-year margin increase therefore needs two qualifications: mix helped, and policy-related inventory costs reduced the result. It does not establish AMD’s future margin or imply a forecast loss of a particular size in later years.
Reconcile earnings with cash
Compare net income with operating cash flow and free cash flow. Investigate large differences caused by receivables, inventory, supplier prepayments, deferred revenue or capitalized development. Semiconductor companies can require substantial up-front capacity reservations and equipment spending before revenue arrives. Calculate capital expenditure as a percentage of sales and test whether the business can fund expansion without repeated equity issuance or debt at higher rates.
Look for cycle and accounting effects
Use at least one normalized scenario in which selling prices fall, utilization declines and inventory is written down. A stock priced for peak scarcity leaves less room for a routine semiconductor downturn. Read the inventory footnote for aging, purchase commitments and cancellation terms; the balance sheet can reveal risk before an earnings miss.
Step 4: Stress-test customers and AI infrastructure spending
Measure concentration and bargaining power
Identify the largest customers and distributors, the percentage of revenue they represent when disclosed, and whether they can switch suppliers. Hyperscalers may be financially strong but possess substantial negotiating leverage and the option to develop custom silicon. A supplier with one dominant buyer can report excellent growth while facing a sharp reset if that buyer changes its architecture or spending schedule.
Ask whether spending produces economic value
Estimate customer payback using utilization, revenue per workload and operating costs rather than assuming every installed accelerator earns an attractive return. If customers are funding capacity ahead of demand, lower utilization can lead to order deferrals and pricing pressure. Review cloud-provider capital-expenditure guidance, but do not treat it as guaranteed purchases from a specific chip vendor.

Separate capacity plans from demand
Capacity reservations and long-lead-time orders show that a supplier is preparing for growth. They do not prove that customers will take delivery or that the products will sell at the assumed margin. Test cancellation rights, take-or-pay terms, delivery dates and the company’s ability to redeploy capacity to another product.
Step 5: Treat supply commitments as execution exposure
NVIDIA reported that its supply and capacity commitments rose from $119 billion in the prior quarter to $279 billion as of July 26, 2026. This is a commitment figure, not revenue, backlog or guaranteed customer demand. The increase can support future availability, but it also exposes the company to forecasting errors, supplier constraints, product transitions and customers that delay deployment.
For any issuer, map commitments against:
- the period in which suppliers must deliver;
- whether the obligation is cancellable or refundable;
- the inventory and prepayment accounting;
- expected customer purchase orders and acceptance milestones; and
- the company’s liquidity if demand falls.
Then model a downside in which deliveries arrive before customers are ready. Holding costs, discounts and write-downs can reduce both margin and cash. Model an upside in which supply is constrained: lost sales may be less damaging than permanent capacity obligations, but the valuation may still assume uninterrupted availability.

Export controls and geopolitics
Export rules can restrict sales to particular markets, change product specifications and make existing inventory difficult to sell. AMD’s FY2025 filing said U.S. export controls may restrict sales to markets including China and discussed their effect on meeting demand abroad; the filing also reported the approximately $440 million of related net inventory and other charges described above. Rules can change faster than product cycles, so assign scenarios rather than one permanent assumption.

Assess rival merchant chips, customers’ internally designed accelerators, open software ecosystems and alternative architectures. A technical lead is valuable only if developers can use it, supply is available and customers cannot obtain a sufficiently good substitute at a lower total cost. Track pricing, launch timing, software compatibility and switching costs.

Supply-chain and manufacturing risk
Identify dependence on advanced foundry capacity, high-bandwidth memory, packaging, substrates and networking components. A single bottleneck can limit shipments even when end demand is strong. Conversely, a rapid supply expansion can turn scarcity margins into competitive pricing.
Regulation, power and deployment constraints
Data-center permits, electricity availability, environmental rules and national-security restrictions can delay projects. These are demand-timing risks as well as compliance costs. Include a delay case in the valuation rather than assuming every announced facility becomes productive on schedule.
Step 7: Compare AI chip companies on the same axes
When comparing companies, complete one row per issuer using the same date, definitions and forecast period. A useful worksheet looks like this:

The available disclosures illustrate different evidence points—Broadcom’s AI semiconductor growth, NVIDIA’s supply commitments and AMD’s margin and export-control charges—but they do not establish an apples-to-apples valuation ranking. Populate the worksheet with contemporaneous filings and market data before choosing among stocks.
A practical decision checklist before buying
- Timestamp the price and estimates. Save the quote time, fiscal year, metric definition and estimate source.
- Write the implied growth path. State the revenue growth, margin and cash-conversion assumptions required by the price.
- Verify reported AI sales. Reconcile segment definitions with total revenue and separate shipments from commitments.
- Normalize profitability. Remove one-time charges cautiously, then test a lower-margin and lower-utilization case.
- Stress customer demand. Model a hyperscaler delay, a custom-chip substitution and weaker infrastructure returns.
- Stress supply obligations. Model delayed acceptance, excess inventory and non-cancellable commitments.
- Apply regulatory scenarios. Include an export restriction or product redesign and identify affected inventory.
- Demand a margin of safety. If modestly slower growth makes the valuation unattractive, the investment depends on a narrow outcome.
- Set a monitoring trigger. Predefine the filing, utilization, margin, customer or policy change that would invalidate the thesis.
How to interpret the result
A stock is not automatically overvalued because its AI exposure is popular or its multiple exceeds the broader market. It becomes vulnerable when the price requires growth, margins, customer spending and supply execution that are materially better than the evidence supports. Conversely, a seemingly high multiple may be defensible when recurring demand, durable margins, strong cash conversion and manageable obligations leave room for estimates to rise.
Use the checklist to express a conditional conclusion: “At the price and estimates dated [date], the stock requires [assumptions]; under the base and downside cases, expected cash returns are [result].” That is more informative than calling an entire category overvalued without specifying the assumptions that could prove the judgment wrong.
