Why Your Index Fund May Not Match the Index’s Return

Because an index is a calculated benchmark, not a portfolio you can own. Your index fund must buy and manage securities, pay operating and trading costs, handle cash flows and rebalances, and (for an ETF) trade at a market price that can differ from net asset value (NAV). The index’s published return may also use different dividend, tax, and fee conventions. Those differences can leave your account below—or occasionally above—the index return even when the fund is working as designed.

The useful comparison is not simply “my return versus the index.” First compare the fund’s NAV return with the exact benchmark on the same dates and return basis. Only then add your trade price, brokerage costs, taxes, and dividend-reinvestment choices to explain your personal result.

An index is a benchmark; a fund is an implementation

An index provider calculates a rules-based portfolio value from the securities in the index. The calculation can be updated throughout the trading day or at set intervals, but the index itself does not receive investor deposits, place orders, hold cash, or pay bills. It is not directly investable.

An index fund is an actual legal portfolio. It receives subscriptions and redemptions, buys and sells securities, keeps records, distributes income, and deducts expenses from its assets. The fund’s objective is generally to approximate its benchmark, not to duplicate every published index number in every period.

Full replication and sampling

Some funds hold every constituent in approximately the index’s weight. Others use representative sampling: they hold a subset intended to produce similar exposure when buying every security is impractical, costly, or restricted. A sampled portfolio can differ from the index because the selected securities do not behave exactly like the full basket.

Even a full-replication fund may not hold every security at the exact published weight at every moment. Prices move continuously, trades settle at different times, and the portfolio must be adjusted when the index changes.

Tracking difference and tracking error are different measurements

These terms are often treated as synonyms, but they answer separate questions. Definitions and calculation methods can vary, so use the fund’s own disclosure for the stated period and formula.

Measure What it asks How to interpret it
Tracking difference How far did the fund’s return differ from the benchmark over a specified period? Fund return minus benchmark return on a comparable basis. It can be negative or positive and describes a realized historical gap, not a promise.
Tracking error How consistently did the fund’s periodic returns differ from the benchmark? Usually a measure of the variability, often a standard deviation, of periodic return differences. A small average gap can still be uneven from month to month.

The SEC describes imperfect matching and sampling as tracking-error risk. A single quarter with a noticeable difference does not by itself establish a management problem; you need the benchmark, dates, return convention, and the fund’s implementation disclosures before drawing that conclusion.

The main sources of a fund-versus-index gap

Operating expenses are removed from fund assets

Management, administration, custody, accounting, legal, and other operating costs are paid from the fund’s assets. That deduction lowers the NAV return available to shareholders. The SEC’s 2025 investor fees bulletin summarizes the effect plainly: “Fees and expenses reduce the value of your investment return.”

An index return is commonly presented without deducting the fund’s expense ratio. Therefore, a fund can trail its index by roughly its ongoing expenses even when portfolio execution is otherwise close. The exact gap can be larger or smaller in a particular period because other effects may offset or add to the expense drag.

Trading and rebalancing cost money

Buying, selling, and rebalancing securities create commissions where applicable, bid-ask spreads, market-impact costs, and other transaction expenses. These costs are generally reflected in the fund’s results but not in a simple index calculation. Turnover can rise when an index reconstitutes, when securities enter or leave, or when corporate actions require adjustments.

Sampling and constraints change exposures

A sampled fund may omit some constituents or hold them at different weights. A portfolio can also be constrained by liquidity, market access, position limits, foreign-investment rules, or the practical cost of trading small positions. Those choices can produce returns that diverge from a theoretical portfolio holding every security at the index weight.

Cash, inflows, outflows, and trade timing

Investor deposits and withdrawals do not arrive at the same instant as the index calculation. A fund may hold a small cash balance for redemptions or settlement, or it may be temporarily between trades. When markets move sharply during that window, even a modest cash position can affect the daily result. The timing of purchases and sales around index changes can have a similar effect.

Index changes and unusual market conditions

Index providers periodically add, remove, or reweight securities. Funds must trade to follow those changes, and the price available during implementation may differ from the price used in the index methodology. Prospectuses may also identify index-provider changes or errors, extreme volatility, and other unusual conditions as tracking risks. These are implementation realities, not evidence that the fund owns the wrong strategy.

Why an ETF can differ again at the price you paid

An exchange-traded fund has two relevant values:

  • NAV: the per-share value calculated from the fund’s assets minus liabilities.
  • Market price: the price at which ETF shares trade on an exchange.

The market price can be above NAV (a premium) or below NAV (a discount). Authorized participants and other market forces often keep the difference relatively contained, but it is not required to be zero. Your purchase or sale may therefore produce a result different from the fund’s published NAV return.

Bid-ask spreads, brokerage commissions, the time of day you trade, and your entry and exit prices all affect the personal return. A comparison of an ETF investor’s account balance with an index must include those items; comparing the index only with the fund’s NAV isolates the portfolio-management portion of the difference.

Dividends, total return, and taxes can change the answer

Price return versus total return

A price-return index measures only changes in constituent prices. A total-return index adds dividends, usually assuming a specified reinvestment convention. A fund’s reported return may include distributions and their reinvestment, while another published figure may not. Comparing a total-return fund figure with a price-return index can make a normal result look inexplicably high; the reverse comparison can make the fund appear to lag.

Reinvestment is not automatic in every account

Index funds receive dividends from their holdings, but the treatment visible in your account depends on the fund’s distributions and your account settings. An ETF investor may need to arrange dividend reinvestment through the brokerage. If cash distributions sit uninvested, the account’s compound return will differ from a benchmark that assumes immediate reinvestment.

Before-tax figures are not your after-tax result

Benchmark and fund performance tables are commonly shown before an individual investor’s taxes. Taxable distributions, capital-gains realizations, and taxes on sale depend on the fund structure, your holding period, your tax bracket, and the account type. A tax-advantaged account can produce a different after-tax experience from a taxable account holding the same fund. No generic benchmark comparison can calculate your personal tax result.

Figure Basis 2025 result
Vanguard 500 Index Fund ETF Shares NAV-based, before taxes 17.84%
S&P 500 Index Index return; no deduction for fees, expenses, or taxes 17.88%

The observed tracking difference for that pairing and period was 0.04 percentage points (17.84% minus 17.88%). It is a one-fund, one-period illustration—not a market-wide average or an expected future gap. The prospectus also warns that past performance does not indicate future performance.

How to diagnose your own mismatch

Work from the fund level to your account level. Each step removes one possible source of confusion.

  1. Identify the exact fund and share class. Record the legal fund name, ticker or share class, and the benchmark named in its prospectus. Similar names do not guarantee the same index, weighting method, currency, or investment objective.
  2. Match the dates. Use identical start and end dates and make sure both figures cover the same trading days. A calendar-year index figure is not directly comparable with a personal return measured from your purchase date.
  3. Match the return convention. Determine whether each number is price return or total return, whether dividends are assumed reinvested, and whether the figures are before or after taxes. Write those conventions beside the numbers instead of relying on labels such as “performance.”
  4. Compare NAV with the index before using your trade price. For an ETF, first compare the published NAV return with the benchmark. Then check the ETF’s premium or discount, your bid-ask spread, commissions, and the prices at which you bought or sold.
  5. Read the fund documents. Check the prospectus fee table, shareholder report, portfolio strategy, and stated risks. These documents explain operating expenses, replication or sampling, cash management, and tracking risks. Investor.gov directs investors to fund disclosures and SEC EDGAR for filings.
  6. Add account-level effects. Include brokerage, advisory, retirement-plan, or other account charges; taxes; and whether distributions were reinvested. These costs are part of your result but are not usually part of the index’s published number.
  7. Classify the size and pattern of the gap. A persistent NAV shortfall may reflect expenses and trading costs. An irregular pattern may point to sampling, rebalance timing, cash, or volatile conditions. A difference that appears only in your account, not in NAV reporting, is more likely tied to trade prices, spreads, taxes, or reinvestment.
  8. Keep the observation in historical context. Tracking difference describes the period you measured. It is not a forecast or guarantee of the next period’s result.

What to check before switching funds

Do not switch solely because a short interval shows a negative gap. First verify that you are comparing the same index and share class, on the same dates, with the same dividend and tax conventions. Then examine the fund’s expense ratio, portfolio method, liquidity, and longer-period reporting.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A fund that samples securities can have a different pattern of deviations from a fund that owns the full index. An ETF with a narrow bid-ask spread may be easier to trade at a price near NAV than one with limited trading activity. Those are structural characteristics to evaluate, not reasons to expect a particular return in advance.

Limits of any index comparison

The figures and investor guidance discussed here come from U.S. SEC materials and a U.S.-filed prospectus. Fund structures, disclosure requirements, tax rules, trading costs, and index conventions can differ in other countries. If your fund is domiciled elsewhere, use its local prospectus and reporting definitions when interpreting tracking difference or tracking error.

The practical conclusion

Your index fund can trail its index for ordinary, explainable reasons: expenses, trading costs, sampling, cash and rebalance timing, and the difference between an ETF’s market price and NAV. Dividend conventions and your own taxes or account charges can widen the gap further. Start with a like-for-like NAV comparison, then add the costs and decisions that apply to your account. That process tells you whether you are seeing normal implementation friction or a result that merits closer review.
