Why Investors Like Zscaler (ZS): Three Growth-and-Cash-Flow Drivers—and the Risks

Investors who are drawn to Zscaler usually point to three connected ideas: a large subscription business still expanding, a cloud security platform that is moving into more parts of enterprise computing, and the ability to turn that scale into substantial cash. Those positives support a reported investment thesis, not a promise of returns. Zscaler’s own outlook also points to slower growth in fiscal 2027, and quarterly cash generation can vary sharply when the company increases infrastructure and software investment.

What Zscaler sells and what the thesis depends on

Zscaler (Nasdaq: ZS) sells enterprise security as a cloud-based software-as-a-service subscription. Its Zero Trust Exchange is designed to connect users, devices and applications without placing users on a traditional corporate network. The company says the platform can secure access across offices, remote locations and cloud environments while applying policy at the point of connection.

That model matters to investors because subscription revenue can be more predictable than one-time product sales, while a cloud architecture can let one platform serve customers in many locations. The thesis still depends on customers renewing contracts, adding products and accepting Zscaler’s approach as they modernize networks and applications. Revenue growth, customer penetration and management forecasts are evidence of the opportunity, not proof that future returns will follow.

Reason 1: Recurring revenue is growing at substantial scale

Zscaler finished fiscal 2026 with growth rates that many software investors consider meaningful for a company of its size. The following figures are company-reported results for the fiscal year ended in 2026.

Metric FY2026 result Year-over-year change Why investors watch it
Revenue $3.353 billion 25% Shows the size and pace of the reported business.
Annual recurring revenue (ARR) $3.771 billion 25% Measures the contracted subscription run rate at year-end.
Remaining performance obligations (RPO) Approximately $7.4 billion Approximately 27% Represents contracted revenue to be recognized in future periods.

ARR is not the same as recognized revenue: it is a run-rate measure based on subscription commitments at a point in time. RPO is also not a guarantee of revenue in any particular quarter because recognition depends on contract terms, delivery and customer retention. Even so, the combination of revenue, ARR and RPO growth gives investors several views of demand rather than relying on a single metric.

Large-enterprise adoption creates room for expansion

Zscaler says more than 50% of Fortune 500 companies and more than 40% of Global 2000 companies are customers, according to its current investor-relations materials. Those figures indicate substantial enterprise reach. They do not establish how much each customer spends, whether contracts are profitable, or how many customers will renew and buy additional modules.

A broad customer base can support a land-and-expand motion: a company might begin with secure internet access, then add private-application access, data protection, workload controls or other services. The economic benefit depends on actual adoption and pricing, which the cited company metrics do not independently verify.

Reported growth versus acquisition-adjusted growth

Zscaler acquired Red Canary, so investors should separate reported growth from growth excluding that acquisition. For FY2026, reported revenue increased 25%, while revenue excluding Red Canary increased 20%. At the end of the fourth quarter, reported ARR growth was 25%; excluding Red Canary’s $141 million ARR contribution, ARR growth was 20%.

Measure Reported growth Excluding Red Canary Interpretation
FY2026 revenue 25% 20% The acquisition contributed to the reported rate; the underlying business still grew, but more slowly.
Q4 FY2026 ARR 25% 20% Year-end recurring growth remains strong after removing the acquired ARR.

Using both views avoids overstating organic momentum. It also gives investors a cleaner baseline for judging whether future growth comes from customer expansion, new products or additional acquisitions.

Reason 2: The platform is expanding beyond user security

Zscaler’s strategic story is broader than replacing a legacy network gateway. The company describes the Zero Trust Exchange as a cloud platform for users, devices and applications, and says its subscription model is 100% cloud based. Its stated expansion areas include workloads, branches, devices, data, and artificial-intelligence applications and agents.

Why a broader platform could increase customer value

Enterprise technology is distributed across data centers, public clouds, branch offices, employee devices and software agents. A control plane that applies identity and security policy across those environments could allow a customer to consolidate tools or extend an existing deployment. For Zscaler, each additional protected workload, branch or device could create an opportunity to sell more subscriptions to an existing account rather than acquire an entirely new customer.

That is a potential expansion path, not a demonstrated revenue result. Customers may keep separate tools, delay projects, or choose competing products. Product breadth can also increase implementation complexity and support costs. Investors should therefore look for evidence such as module adoption, larger contract values, renewal rates and sustained ARR growth rather than assuming that every announced capability becomes a material business.

AI is an opportunity and a risk category

Chief executive and chairman Jay Chaudhry said in Zscaler’s September 3, 2026 results release: “AI represents one of the most significant opportunities in Zscaler’s history. By connecting users, workloads, branches, and now agents directly to the applications they need without placing them on the network, we are uniquely equipped to help companies both combat the threats created by agentic AI and securely deploy AI agents and models.”

The statement explains management’s positioning: Zscaler wants to secure both the use of AI systems and the autonomous agents that may act on a company’s behalf. It is an attributed company view, not independent evidence that AI demand will convert into contracts or that Zscaler will win that market.

The $120 billion market estimate needs context

Zscaler states that its serviceable market exceeds $120 billion. That is management’s estimate, not an independently verified measure of near-term revenue. A serviceable-market figure can include products, geographies and customer segments that require years of development, and it does not account for competitors, budgets or purchasing cycles. Investors can use the estimate to understand the ambition of the strategy, but should not treat it as a forecast of Zscaler sales.

Reason 3: FY2026 generated meaningful free cash flow

Zscaler reported $779.1 million of free cash flow in FY2026, equal to a 23% margin on revenue. That was up from $726.7 million and a 27% margin in FY2025. The dollar increase shows that the business produced more cash year over year, while the lower margin shows that cash conversion did not improve on the same basis.

Measure FY2026 FY2025 comparative figure How to read it
Free cash flow $779.1 million $726.7 million Cash generated after operating needs and capital investment under the company’s definition.
Free-cash-flow margin 23% 27% Annual cash conversion relative to revenue; the margin declined even as dollars rose.
GAAP operating result $133.3 million operating loss Not stated in the cited comparison GAAP results include expenses that non-GAAP measures exclude.
Non-GAAP operating result $767.1 million operating income, or 23% of revenue Not stated in the cited comparison A management-adjusted measure that should not be described as GAAP profit.

Free cash flow can fund research, infrastructure, acquisitions, debt repayment or other corporate purposes without issuing shares or borrowing. It is not the same as net income, and it can be affected by billing timing, working capital and the timing of capital spending. The difference between the GAAP operating loss and non-GAAP operating income is especially important: the latter excludes specified items under the company’s adjustment policy and should be compared with similarly defined measures.

Quarterly cash flow can be much weaker than the annual margin

FY2026’s 23% free-cash-flow margin should not be treated as a quarterly run rate. In the fourth quarter, free cash flow was $60.8 million, or 7% of revenue, compared with $171.9 million, or 24%, in the fourth quarter of FY2025. Zscaler reported $218.5 million of fourth-quarter capital expenditures and internal-use software costs in FY2026, versus $78.7 million a year earlier.

The spending difference explains why a profitable-looking annual cash profile can include a weak individual quarter. Investors should examine a rolling annual period and ask whether elevated investment is producing durable capacity, product capability or sales growth. A single quarter can be distorted by the timing of infrastructure and software projects.

What FY2027 guidance says about sustainability

On October 6, 2026, Zscaler reaffirmed FY2027 revenue guidance of $3.908 billion to $3.938 billion. That range represents expected growth of 16.6% to 17.5%, below FY2026’s 25% reported growth rate.

Guidance item FY2027 outlook Comparison with FY2026
Revenue $3.908 billion–$3.938 billion Guided dollars are above FY2026 revenue, but the growth rate is expected to slow.
Revenue growth 16.6%–17.5% Below the 25% reported FY2026 rate.

Deceleration is not automatically a failure. A larger revenue base makes the same percentage growth harder, and acquisitions can change reported comparisons. But the guidance means investors should model a slower near-term growth rate rather than extrapolate FY2026’s 25% indefinitely. Actual results can differ materially from guidance.

The company identifies macroeconomic conditions, geopolitical events, execution, customer acquisition and retention, product acceptance, competition, sales-cycle length and AI-related risks among the factors that could affect outcomes. These risks apply both to the core subscription business and to the newer platform initiatives.

How to evaluate ZS against other security investments

A fair comparison requires consistent definitions and periods. The following framework helps prevent a strong headline metric from masking a weaker one elsewhere.

Comparison axis Question to ask Why it matters
Revenue and ARR growth Are both measures growing, and at what scale? Revenue is recognized performance; ARR indicates the subscription run rate.
Acquisition-adjusted growth How much growth remains after removing acquired revenue and ARR? Separates internal momentum from purchased growth.
RPO and renewal evidence Are obligations, renewals and expansion supporting future periods? Contracted obligations can support visibility but do not eliminate execution risk.
GAAP versus non-GAAP profitability Are comparisons using the same accounting basis? Adjusted operating income is not GAAP operating income.
Free-cash-flow margin and volatility Does cash conversion hold over several quarters? Investment spending can make quarterly margins uneven.
Enterprise penetration How broad is adoption, and how concentrated are large accounts? Customer reach may support expansion, while concentration can increase exposure.
Valuation relative to growth and risk What price is the market assigning to the forecast? The available company disclosures do not establish a current share-price multiple or whether ZS is cheap.

No valuation conclusion follows from the operating figures alone. A share can have an attractive business and still be priced for high expectations, while a slower-growth period can change the appropriate multiple.

Questions investors should monitor each quarter

  1. Check organic momentum: compare reported revenue and ARR with figures excluding Red Canary or any later acquisition.
  2. Track contract quality: review RPO, renewal commentary and whether larger customers are adding products.
  3. Separate accounting measures: read GAAP operating income or loss alongside the company’s non-GAAP reconciliation.
  4. Use a cash-flow trend: examine at least several quarters and identify capital expenditures and internal-use software spending.
  5. Test the platform thesis: look for disclosed adoption of workload, branch, device, data and AI-related capabilities rather than relying on market-size claims.
  6. Compare results with guidance: determine whether revenue growth is tracking the FY2027 range and whether management changes its assumptions.
  7. Reassess external risks: consider budget pressure, longer sales cycles, competitive wins and losses, geopolitical developments and the practical security risks created by AI agents.

Bottom line

The case for liking Zscaler rests on a sizeable recurring-revenue engine, a platform strategy that could expand the company’s addressable workloads, and substantial annual free cash flow. The counterweight is equally important: acquisition-adjusted growth is lower than reported growth, FY2027 guidance implies a marked slowdown, GAAP operating results remain negative, and quarterly cash flow can fall when investment rises. Those facts support a reasoned thesis to investigate, not a guarantee that ZS will outperform or that its targets will be achieved.
