Why Do Mortgage Rates Change When Bond Yields Rise?

Mortgage rates usually rise when longer-term bond yields rise because lenders and investors reprice mortgage-backed securities (MBS), the investments that fund much of the U.S. mortgage market. The connection is strong but not mechanical: MBS carry prepayment and other risks that Treasury securities do not, supply and demand can change the gap between them, and your quoted rate also reflects your loan and financial profile.

How a rise in Treasury yields reaches mortgage rates

A useful way to follow the chain is:

  1. Investors demand a higher return on longer-term Treasury securities, so their yields rise.
  2. Investors compare the return and risks of mortgage-backed securities with that higher Treasury return.
  3. MBS prices, required yields and market funding conditions adjust.
  4. Lenders reprice the mortgage offers they make to borrowers.

This is a market tendency, not a same-day formula. A 10-year Treasury yield can move by a particular number of basis points while a mortgage rate moves by more, less or not at all that day. The direction is often similar over time, but the size and timing depend on the mortgage market as well as the Treasury market.

Why the 10-year Treasury is the usual comparison

Most 30-year fixed mortgages are not funded by holding one loan for exactly 30 years. Their expected cash flows and interest-rate sensitivity are more comparable to longer-term bonds than to short-term debt. For that reason, analysts commonly compare the average 30-year fixed mortgage rate with the 10-year Treasury yield.

The 10-year yield is a benchmark, not the rate a lender must add to your application. It does not contain the costs and risks of making, servicing and financing a particular mortgage. A change in the benchmark therefore gives useful market context without determining an individual quote.

Why mortgage-backed securities matter

After lenders originate qualifying mortgages, loans can be pooled into mortgage-backed securities. Investors buy interests in those pools, and that secondary-market activity returns cash to financial institutions so they can continue making mortgages. Freddie Mac describes its role as purchasing qualifying loans from financial institutions and supporting liquidity in the secondary market.

Because investors must decide what return they require from MBS, the price of those securities affects the economics of new mortgages. If investors can earn a more attractive risk-adjusted return in Treasuries, MBS generally need to offer a competitive return as well. That can mean lower MBS prices, higher MBS yields and higher rates on newly offered mortgages, although the exact pass-through varies.

Feature U.S. Treasury security Mortgage-backed security
Underlying cash flow Payments promised by the U.S. Treasury Principal and interest payments from a pool of mortgages
Prepayment behavior Generally follows the security’s stated terms Homeowners may refinance, sell or otherwise repay loans early
Investor concern Interest-rate and inflation risk, among other market risks Interest-rate, inflation, credit and prepayment risks
Role in mortgage pricing Benchmark for comparing longer-term returns Directly connected to mortgage funding and lender pricing

The comparison is not a claim that MBS are simply Treasuries with a different name. Freddie Mac’s capital-markets material notes that MBS do not have the same backing as Treasury securities, and the timing of their cash flows can change.

What is the mortgage-Treasury spread?

The mortgage-Treasury spread is the difference between a mortgage-rate measure and the Treasury yield selected for comparison, often the 10-year yield for a 30-year fixed mortgage. It is the part of the mortgage rate that is not explained by the benchmark Treasury yield alone.

The spread changes because investors reassess mortgage risk and because the supply and demand for Treasuries and mortgages change. Freddie Mac’s analysis identifies several possible influences:

  • Mortgage risk: Investors require compensation for risks that are different from those in Treasuries.
  • Prepayment behavior: Borrowers can repay or refinance earlier than expected, changing the timing of investor cash flows.
  • Relative supply: A large amount of Treasury issuance or a large flow of new mortgages can affect the price investors are willing to pay.
  • Market demand: Changes in who wants to hold Treasuries or MBS can move their prices independently.
  • Market stress: During turbulence, investors may demand a larger cushion for mortgage risk, widening the spread; it can narrow when conditions calm.
  • Measurement differences: A survey average and a traded-market yield are not identical measurements, so the calculated spread can reflect methodology as well as pricing.

Because the spread moves, mortgage rates can rise more than Treasury yields, rise less, or occasionally move in the opposite direction for a period. A historical source does not establish one current spread value; any numeric spread should be dated and tied to a defined mortgage-rate measure and Treasury yield.

Why prepayment risk makes MBS different from Treasuries

Suppose a homeowner refinances after market rates fall. The investor who owns the mortgage pool may receive principal back sooner than expected and then have to reinvest at lower rates. If rates rise, homeowners are less likely to refinance, so investors may receive payments for longer than expected. This uncertainty is prepayment risk.

Prepayment risk changes both the amount and timing of MBS cash flows. Investors therefore value an MBS using assumptions about borrower behavior, not only the stated interest rate. Freddie Mac’s research on 30-year fixed mortgage rates also identifies credit, prepayment and inflation risks as relevant categories. Expected inflation is described as a major shared driver of Treasury and mortgage-rate movements, which helps explain why the two markets often move together without being identical.

Credit risk is another distinction. A Treasury security and an MBS do not rest on the same payment structure or backing. Investors price that difference, along with servicing, liquidity and behavioral uncertainty, into the return they require from MBS.

Why mortgage rates may not fall when bond yields fall

A falling Treasury yield removes one source of upward pressure, but it does not guarantee an equal fall in mortgage rates. The spread can widen at the same time if investors become more cautious about MBS, if mortgage supply changes, or if market liquidity deteriorates. In that case, a lower benchmark yield can be partly or entirely offset by a higher mortgage premium.

The reverse can happen too. If Treasury yields rise while the spread narrows, mortgage rates may rise by less than the benchmark. Looking only at the 10-year yield misses that second component of pricing.

Published mortgage averages also summarize a set of loans over a measurement period. They are not continuous quotes for every borrower, so a market move can appear with a different timing in a weekly average than in a live lender price.

What the “98%” historical statistic does—and does not—mean

Freddie Mac Economic & Housing Research reported that weekly changes in the 10-year Treasury yield explained 98% of the weekly variation in its average 30-year fixed mortgage rate over 1990 through 2019. The analysis used Freddie Mac’s Primary Mortgage Market Survey and Federal Reserve Board H.15 data.

That is a retrospective statistical relationship for that period and those measures. It is not a current reading, a forecast, or a claim that Treasury yields alone cause every mortgage-rate move. It also does not mean a one-basis-point change in the 10-year yield produces a fixed one-basis-point change in a mortgage rate. The same Freddie Mac analysis cautions that the mortgage-Treasury spread is not constant.

The statistic is best used to answer a broad question: why do long-term mortgage rates and the 10-year Treasury so often move in the same direction? They share major macroeconomic drivers, especially expectations about inflation and future interest rates, while the mortgage market adds its own risk premium and supply-demand effects.

Does the 10-year Treasury determine my mortgage rate?

No. It helps set the market backdrop, but a lender prices the loan you can actually receive. Freddie Mac says lenders consider personal factors such as credit in addition to prevailing market rates. Other loan characteristics also affect the economics of an offer, so two borrowers can receive different rates even when they apply on the same day.

Freddie Mac’s Primary Mortgage Market Survey (PMMS) is a survey-based measure. It draws on applications submitted through Loan Product Advisor by lenders across the country and publishes weekly averages. An average is useful for tracking broad conditions, but it is not a locked offer or a guarantee for a particular borrower.

Measure What it tells you What it does not tell you
10-year Treasury yield A market benchmark for longer-term borrowing and investment returns Your lender’s margin, MBS pricing adjustment or personal rate
Freddie Mac PMMS average A weekly national indication of average 30-year fixed mortgage pricing The exact terms, fees or lock status available to you
Personal lender quote The price and conditions offered for your application at a stated time A permanent rate; it can change until you lock, subject to the lender’s terms

How to use market-rate information when comparing offers

Use the Treasury yield and a published mortgage average as context, then compare actual offers on matching terms. A practical comparison process is:

  1. Match the loan type and term. Compare 30-year fixed offers with other 30-year fixed offers, rather than mixing fixed, adjustable-rate and different-term loans.
  2. Record points and fees. A lower stated rate can require upfront points or come with higher lender charges.
  3. Use the same down payment or loan-to-value assumption. Changing the amount borrowed relative to the home’s value can change pricing.
  4. Compare the lock period. A quote for a short lock is not directly comparable with one held for a longer period.
  5. Ask when the quote expires and what can change. Distinguish an illustrative estimate from a locked rate and document the conditions attached to each.
  6. Compare the complete cost. Look at interest, points, lender fees and other disclosed charges over the period you expect to keep the loan.

This approach prevents a national weekly average or a Treasury headline from being mistaken for a personalized promise.

What to watch when bond markets are volatile

When markets are unsettled, the relationship between Treasury yields and mortgage rates can temporarily become less predictable. Investors may demand more compensation for holding MBS, trading liquidity can change, and the relative supply of mortgages and government debt can shift. Those forces can widen the spread even if the Treasury yield itself is stable or falling.

When evaluating a news report, ask three questions:

  • Which Treasury maturity is being discussed, and is it a reasonable benchmark for the mortgage term?
  • Is the mortgage figure a live quote, a daily indication or a weekly survey average?
  • Could a change in the mortgage-Treasury spread explain why the two rates moved by different amounts?

Answering those questions separates a broad market signal from the price of a specific loan.

The practical bottom line

Rising bond yields usually push mortgage rates higher because investors compare MBS returns with the now-higher returns available on longer-term Treasuries, and lenders pass changing MBS funding economics into new loan pricing. The 10-year Treasury is a useful benchmark and has shown a strong historical relationship with 30-year fixed mortgage averages, but it is not a calculator for your rate. MBS prepayment and other risks, changing supply and demand, market stress and your borrower-specific characteristics determine how closely any mortgage quote follows the Treasury market.
