The benefit is conditional: a higher yield must adequately compensate for duration, inflation, credit, liquidity, supply and fiscal risks, and it may not help an investor who must sell before maturity.
That is why a bond-market selloff is neither automatically bad nor automatically attractive. The cause of the yield increase, the bond’s duration and credit quality, and your time horizon determine whether the “bad news” improves your opportunity set.

What a bond-market selloff actually means
A bond’s promised coupons and principal are generally fixed when it is issued. Investors value those future cash flows by discounting them at the market yield for comparable risk and maturity. When market yields rise, the present value of the fixed cash flows falls, so the bond’s market price declines. When yields fall, prices rise.

Duration determines how hard rates hit
The Federal Reserve’s yield-curve study defines Macaulay duration as the weighted average time an investor waits to receive a bond’s cash flows. Modified duration translates that timing into interest-rate sensitivity. In the study’s words, “modified duration provides the sensitivity (in percent) of the value of a bond to small changes in yield.”
In practical terms, a longer-duration bond generally loses more for the same increase in yield than a shorter-duration bond. A long-term bond fund can therefore show a sharp decline during a rate shock even though its holdings will still make the same scheduled payments, assuming the issuers remain solvent.
Convexity changes the shape of the result
The price-yield relationship is not a straight line. The Federal Reserve study notes that “the capital gain induced by a decline in the yield is larger than the capital loss induced by an equal-sized increase in yield.” This convexity gives high-quality bonds some asymmetry: an equal fall in yields can produce a somewhat larger price gain than the loss caused by a rise of the same size.

Why higher yields can improve future returns
A selloff resets the price at which future investors buy. Because the coupon is fixed while the purchase price is lower, the buyer’s yield to maturity or current yield is higher than it was before the selloff. Investors who reinvest coupons, maturing bonds or new savings at those higher yields can lock in more income, provided the issuer’s credit remains sound and the investment horizon fits the bond’s maturity or duration.
Higher yields can also increase expected total returns over a multi-year holding period. A bond bought at a higher yield starts with more income to offset future price volatility. That does not guarantee a profit: yields can rise again, defaults can occur, and selling before maturity can realize a loss.
The term premium is payment for taking long-term risk
In a March 1, 2013 Federal Reserve speech, Ben Bernanke described the term premium as “the extra return investors expect to obtain from holding long-term bonds as opposed to holding and rolling over a sequence of short-term securities over the same period.” He said that premium partly compensates investors for “the risk of capital gains and losses that interest rate changes imply for the value of longer-term bonds.”

That is the central reason bad price news can be better entry news. A higher long-term yield may be the market demanding more compensation for locking up money and bearing larger interest-rate swings. The compensation is useful only when it is large enough for your risk and holding period.
Why the cause of a yield increase matters
“Yields up” is not one economic event. The same move in Treasury yields can reflect stronger growth, rising inflation risk, heavier government borrowing, a change in the supply of bonds, or a retreat from safe-haven assets. Those forces have different effects on corporate credit and on the outlook for future rates.
| Cause of higher yields | Possible effect on bonds | What investors should examine |
|---|---|---|
| Stronger growth or a favorable information shock | Treasury prices may fall while corporate credit improves as default fears ease. | Whether improving earnings and employment can offset the rate increase in the bonds you own. |
| Inflation shock | Nominal bonds lose purchasing power and may suffer both price and real-return pressure. | Inflation protection, maturity, and whether the yield exceeds your inflation expectations. |
| Fiscal or supply concern | Longer maturities can demand a higher risk premium even without a large change in far-ahead inflation expectations. | Duration, the government’s financing outlook, and your ability to tolerate further volatility. |
| Recession or liquidity stress | Treasuries may benefit from a flight to safety while corporate spreads widen and riskier debt falls. | Credit quality, liquidity needs and the chance you will have to sell during stress. |
| Withdrawal of safe-haven demand | Long-term Treasury prices can fall as investors move back toward risk assets. | Whether the move reflects normalization or a deeper deterioration in market confidence. |
Corporate bonds provide an important counterexample
A Federal Reserve FEDS paper by Michael Smolyansky and Gustavo Suarez, published in February 2021 and revised in January 2025, examined whether tighter monetary policy must hurt riskier assets. Its abstract reports that, within the U.S. corporate-bond market, the force associated with stronger economic information empirically dominates. The authors conclude that “Following an unanticipated monetary policy tightening, riskier corporate bonds outperform safer corporate bonds.”

This does not mean high-yield debt is safe or that every rate increase helps it. It means a policy announcement can contain information about economic strength as well as a higher discount rate. Credit spreads, issuer fundamentals and default risk must be analyzed separately from the Treasury yield move.
Safe-haven demand can reverse the simple story
Bernanke also observed that during financial turmoil, “the prices of longer-term Treasury securities are often driven up by so-called safe-haven demands,” pushing their yields down. A later selloff may therefore indicate that investors are less fearful, not that the government’s credit has suddenly worsened. The interpretation depends on whether the market is moving from panic toward normal conditions or repricing a genuine inflation or fiscal problem.
What the recent forward-rate data add
A Federal Reserve Board FEDS Note dated February 12, 2026, reports that the increase over the preceding five years in the nine-to-10-year forward Treasury rate was the largest since the late 1970s and early 1980s. Over the past 50 years, changes in that forward rate explain more than 80 percent of the variation in annual changes in the 10-year Treasury yield.

The note attributes the recent rise in far-forward rates mainly to higher real risk premiums linked to adverse supply-shock and fiscal risks, rather than to a rise in far-ahead inflation risk. It estimates that the total far-forward risk premium had increased by about 200 basis points over the prior few years and stood near its 85th percentile since 1971. These figures describe an unusually large repricing of long-horizon risk; they do not forecast that yields will fall next.
How to judge whether a high yield is worth the risk
Use the following comparisons before treating a selloff as an opportunity:
| Decision axis | Questions to answer | Why it changes the decision |
|---|---|---|
| Duration and maturity | How sensitive is the price to another rate increase, and when will principal be repaid? | Longer duration usually means larger interim price swings. |
| Credit quality | Is the issuer a U.S. Treasury, an investment-grade company or a high-yield borrower? Can cash flow cover interest and principal? | A higher coupon may be compensation for default and spread risk, not a free return. |
| Inflation exposure | Will fixed payments maintain purchasing power over your spending horizon? | Nominal income can lose real value when inflation stays high. |
| Liquidity | Could you need to sell before maturity, and how wide might bid-ask spreads become in stress? | An investor forced to sell cannot rely on receiving par at maturity. |
| Taxes | How are interest, gains and losses treated in your account and jurisdiction? | The after-tax yield, not the headline yield, pays your bills. |
| Structure | Are you buying an individual bond or a fund that continuously trades and replaces holdings? | The two structures expose you to interim pricing in different ways. |
Bond funds and individual bonds behave differently
Bond funds and ETFs
Funds publish a daily net asset value based on current prices. Their duration remains a live exposure as managers buy and sell securities, so the fund does not “mature” on a single date and return a fixed principal amount. Reinvested income can rise after a selloff, but the share price can continue falling if yields rise further or credit spreads widen.

Individual bonds held to maturity
An investor who holds an individual, non-defaulted bond to its stated maturity generally receives the contractual principal and coupons, regardless of interim market quotations. That outcome requires the issuer to pay and the investor to avoid selling early. A bond bought at a discount can still produce a loss relative to the purchase price if it defaults, is called under unfavorable terms, or incurs transaction costs that are ignored in a simple yield quote.
A practical way to act after a selloff
- Identify the shock. Separate a growth-driven move from inflation, fiscal-supply, recession or liquidity stress. Look at Treasury yields and corporate spreads rather than relying on a single headline.
- Measure your rate exposure. Check each fund’s effective or modified duration and each bond’s maturity. Estimate how much additional loss you could tolerate if yields rise again.
- Check the compensation. Compare the yield with the issuer’s default risk, inflation risk, liquidity and taxes. A high yield is attractive only if it pays you for the risks you are actually taking.
- Match the instrument to the horizon. Use maturities and duration that fit when you need the money. Do not use a long-duration fund for a near-term spending obligation merely because its yield is higher.
- Choose an implementation. An individual bond can provide a defined maturity date; a fund offers diversification and ongoing reinvestment but no fixed maturity value.
- Stage purchases if timing is uncertain. Spreading purchases across dates reduces the risk of committing all of the money immediately before another rate move. This manages entry-point risk; it does not guarantee a return.
Pitfalls that make “bad news” remain bad
- Confusing yield with safety: A high yield can signal elevated default, duration or liquidity risk.
- Ignoring reinvestment and selling risk: A bond’s maturity value helps only if you can hold it and the issuer pays.
- Using a fund as if it were a maturing bond: A fund continuously marks holdings to market and can have persistent duration exposure.
- Looking only at Treasury yields: Corporate investors also face changing credit spreads, which can overwhelm the benefit of higher government rates.
- Assuming a rebound is due: No authoritative source establishes that yields will fall, and higher yields do not guarantee positive short-term returns.
The bottom line
A bond-market selloff can improve the deal available to new and reinvesting investors by raising starting yields and, potentially, long-run income. It is good news only when the added yield compensates for the specific duration, inflation, credit, liquidity and fiscal risks—and when your time horizon lets you withstand interim losses. Treat the cause of the yield rise, not the headline move alone, as the starting point for the decision.
