When Is an Accumulated ITC Refund Erroneous Under GST Rules?

An accumulated input tax credit (ITC) refund under the GST inverted-duty route is not erroneous simply because credit built up in the electronic credit ledger. It is potentially valid when eligible credit on business inputs remains unutilized after available ITC is used against output-tax liability, and the accumulation is caused by a higher GST rate on those inputs than on the relevant output supplies. A claim becomes erroneous when it fails that statutory test, includes ineligible credit, applies the wrong Rule 89(5) formula or filing-date version, ignores a notified product restriction, or cannot be supported by the required records.

If a refund has already been paid, recovery depends on the legal basis for the alleged error and the provision applicable to the relevant period. The retrieved CBIC Act text describes sections 73 and 74, but it does not establish the post-2024 transition for financial year 2024–25 onward. Any limitation or demand advice for that period must therefore be checked against the operative amended Act and commencement notifications.

The legal test: when accumulated ITC can be refunded

Section 54(3) of the Central Goods and Services Tax Act, 2017 creates a specific refund route for unutilized ITC accumulated because the tax rate on inputs is higher than the rate on output supplies. The existence of a ledger balance is only one fact. The claimant must connect that balance to an inverted rate structure and satisfy the Act, the refund rules and applicable notifications.

Accumulation must result from an inverted rate structure

The relevant question is causal: did eligible input tax accrue at a higher rate than the GST charged on the output supplies for which the inputs were used? A balance caused by weak sales, excess purchasing, an accounting error, a credit note not posted, or a voluntary decision not to use available credit does not automatically meet the inverted-duty condition.

CBIC Circular No. 125/44/2019-GST explains that the route is available where ITC remains after available ITC has been set off against output-tax liability. In the circular’s wording, “Refund of unutilized ITC in case of inverted tax structure, as provided in section 54(3) of the CGST Act, is available where ITC remains unutilized even after setting off of available ITC for the payment of output tax liability.”

The output supplies must fall within section 54(3)

Section 54(3) is subject to its first-proviso exclusions and to restrictions notified by the government. The analysis must identify the exact output classification, applicable rate and period. Nil-rated or fully exempt output supplies are excluded from this route. A taxpayer cannot treat every supply made by the business as an inverted-rated supply merely because some other product line has a lower output rate.

Only eligible input-goods credit enters this calculation

For this refund route, CBIC treats “inputs” as goods other than capital goods that are used or intended for use in the course or furtherance of business. Circular No. 125/44/2019-GST states: “Thus, inputs do not include services or capital goods.”

That is a limitation of the inverted-duty refund calculation, not a declaration that input-service or capital-goods ITC can never be refunded under any GST provision. Credit for rent, consulting, software subscriptions, freight services or machinery may be relevant to other statutory mechanisms, but it cannot be inserted into Net ITC for an inverted-duty claim merely because it appears in the electronic credit ledger.

How Rule 89(5) limits the amount

Even an eligible claim is capped by Rule 89(5). The maximum refund is calculated as:

(Turnover of inverted-rated supplies × Net ITC ÷ Adjusted total turnover) − tax payable on inverted-rated supplies

The formula prevents a claimant from withdrawing the entire ledger balance when only part of the business has an inverted structure. It allocates eligible credit by reference to the turnover of the affected supplies and then subtracts the output tax payable on those supplies.

The formula version depends on the application filing date

Notification No. 14/2022-Central Tax amended Rule 89(5). CBIC Circular No. 181/13/2022-GST states that the amended formula applies prospectively from 5 July 2022 to refund applications filed on or after that date. Applications filed before 5 July 2022 use the earlier formula. The date of the tax period alone does not answer which version applies; preserve the actual filing date shown in the RFD-01 submission.

Application filed Rule 89(5) treatment Practical control
Before 5 July 2022 Use the formula applicable before Notification No. 14/2022-Central Tax took effect. Retain the original RFD-01 filing acknowledgement and calculation sheet.
On or after 5 July 2022 Use the amended Rule 89(5) formula described in Circular No. 181/13/2022-GST. Match the calculation to the filing date, not merely the invoice or return period.

Net ITC includes all eligible input rates

Where several eligible goods inputs carry different GST rates, Net ITC is not limited to invoices bearing the highest rate. Circular No. 125/44/2019-GST explains that Net ITC covers ITC availed on all eligible inputs during the relevant period, regardless of the individual rates, provided the overall inverted-duty conditions are met.

For example, a manufacturer may buy one class of goods taxed at a higher rate and another class taxed at a lower rate while selling an output taxed between those rates. The calculation does not permit the taxpayer to cherry-pick only the higher-rated invoices. Conversely, it also does not permit the officer to discard lower-rated eligible input goods simply because they did not create the inversion by themselves. The calculation must follow the defined Net ITC and turnover terms for the claim period.

Product-specific restrictions that can make a claim ineligible

CBIC Circular No. 181/13/2022-GST discusses a restriction notified for specified goods falling under chapters 15 and 27 of the customs tariff. The restriction took effect prospectively on 18 July 2022. It applies only to the specified goods and circumstances covered by the notification; it does not automatically bar every product classified in chapters 15 or 27.

For a claim involving those chapters, verify the complete tariff heading, product description, notification wording, supply date and refund period. A broad statement such as “chapter 27 goods cannot receive an inverted-duty refund” is overinclusive and can produce the wrong result. Classification evidence should be retained with the calculation.

Records and the RFD-01 process

Eligibility is assessed from records, not from the ledger balance alone. The refund rules require invoice number and date information in Annex 1 to FORM GST RFD-01 for a claim of unutilized ITC accumulated because input tax rates exceed output rates. The supporting data should allow the department to trace the claimed credit to eligible input-goods invoices and the affected output turnover.

Prepare the claim

  1. Define the period and filing date. Record the tax period covered by the claim and the date on which RFD-01 is filed, because the filing date determines the Rule 89(5) formula version.
  2. Separate output supplies. Identify inverted-rated supplies, their tariff classifications, applicable rates and turnover. Remove nil-rated or fully exempt supplies and examine any notified restriction.
  3. Build Net ITC from eligible goods. Include eligible input-goods ITC availed in the relevant period after required reversals. Exclude input services and capital goods from this route.
  4. Reconcile utilization. Show output-tax liability, ITC set-off and the credit that remained unutilized. A balance that was available but not used against output tax needs an explanation consistent with the statutory test.
  5. Apply Rule 89(5). Use the formula version tied to the filing date, retain the turnover workings and subtract tax payable on inverted-rated supplies.
  6. Attach invoice-level support. Populate Annex 1 of RFD-01 and retain purchase invoices, return data, credit-note records, classification support and ledger reconciliations.

What happens if an amount is rejected

A finally rejected refund amount can be re-credited to the electronic credit ledger through FORM GST PMT-03 under the prescribed rules, including the required undertaking where applicable. Re-credit after rejection is a procedural ledger outcome. It is different from a demand to repay money that was already disbursed as an erroneous refund.

Indicators that an accumulated refund is erroneous

The following fact patterns commonly undermine an inverted-duty claim:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • No qualifying inversion: the input and output rates do not establish that eligible input tax exceeded the output rate for the relevant supplies.
  • Unused credit was not caused by the inverted structure: the balance arose from unconnected purchasing, a posting error, duplicated credit or failure to use available ITC against output tax.
  • Ineligible categories were included: input services, capital goods, blocked credits or credit that had already been reversed were added to Net ITC.
  • Wrong turnover base: the numerator includes supplies outside the inverted category, or the adjusted-total-turnover denominator is misstated.
  • Wrong Rule 89(5) version: the calculation uses the post-5 July 2022 formula for an earlier filing, or the earlier version for a later filing.
  • Product restriction ignored: specified chapter 15 or 27 goods covered by the 18 July 2022 restriction were treated as unrestricted.
  • Unsupported invoices: the Annex 1 information, purchase invoices, tax amounts or linkage to the output supplies cannot be substantiated.
  • Duplicate or overlapping claim: the same ITC or period was claimed in another refund application or adjusted after a credit note, reversal or prior sanction.

An error in arithmetic does not necessarily prove fraud. The nature of the mistake, the records available and the taxpayer’s conduct determine which demand provision and consequences may be considered.

If the refund has already been sanctioned: sections 73 and 74

Payment of a refund does not make an ineligible claim final. The retrieved CBIC Act text sets out two demand routes for an erroneous refund, distinguished primarily by the alleged conduct.

Provision in the retrieved Act text When it is described as applying Consequences and time limit shown in that text
Section 73 Tax not paid, short paid or erroneously refunded for reasons other than fraud, wilful misstatement or suppression of facts to evade tax. Interest and a penalty described as 10% of the tax or ₹10,000, whichever is higher; order deadline stated as three years from the date of erroneous refund.
Section 74 Erroneous refund involving fraud, wilful misstatement or suppression of facts to evade tax. A five-year order deadline from the date of erroneous refund, with a different penalty and payment-settlement structure.

These descriptions are tied to the version of the Act text retrieved from CBIC. They should not be treated as a universal current-law answer for every later period. The retrieved material does not establish the statutory transition introduced after 2024 or identify which provision and limitation period govern erroneous refunds for FY 2024–25 onward. Before responding to a notice or advising on limitation, check the operative amended CGST Act, commencement notifications and the exact refund date.

A practical review before filing or responding to a notice

  1. Freeze the evidence date. Preserve the filed RFD-01, acknowledgement, return data, electronic credit ledger and bank-credit details for the exact claim.
  2. Reconstruct the rate map. List each output classification and rate, then map the eligible input-goods invoices and rates used in the period.
  3. Remove excluded credit. Strip out input services, capital goods, blocked or reversed credit and any amount used in another claim.
  4. Reperform the turnover calculation. Recalculate inverted-rated turnover, adjusted total turnover and tax payable using the definitions applicable to the period.
  5. Test the date boundaries. Check both 5 July 2022 for the Rule 89(5) formula and 18 July 2022 for the specified-goods restriction.
  6. Check invoice support. Make sure Annex 1, purchase registers, tax invoices, credit notes and return figures agree.
  7. Classify the alleged error. Separate a computational or eligibility mistake from an allegation of fraud, wilful misstatement or suppression; the distinction affects the demand route.
  8. Verify current limitation law. For FY 2024–25 onward, confirm the operative provision before relying on any three-year or five-year period.

Illustrative outcomes

Valid accumulation

A business sells a taxable product at a lower output rate, buys eligible goods taxed at higher rates, uses available ITC against output liability and still has eligible goods-input credit left. The turnover, Net ITC, classification and invoices support the Rule 89(5) calculation, and no notified restriction applies. Accumulation alone is not an error; this fact pattern can qualify.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ineligible service credit

A claimant adds GST paid on professional services to Net ITC because the ledger balance increased. That amount cannot be included in the inverted-duty calculation merely because it is genuine ITC. The claim must be recomputed using eligible input goods only.

Wrong filing-date formula

A taxpayer files RFD-01 after 5 July 2022 but uses the pre-amendment Rule 89(5) calculation. Even if the inputs and outputs otherwise qualify, the amount claimed can be erroneous to the extent the wrong formula inflates the refund.

Bottom-line decision rule

Ask five questions in order: Was there an eligible inverted rate structure? Did the credit remain after set-off against output tax? Does Net ITC contain only eligible input goods? Is the correct Rule 89(5) version and turnover base used? Are notified restrictions and invoice records satisfied? A “no” answer can make the claim erroneous or reduce the refundable amount. If money has already been paid, apply the demand provision and limitation period only after confirming the law in force for the relevant refund period, especially for FY 2024–25 onward.
