A diversified ETF is not defined by its name or the number of securities it lists. Judge it by the exposure it actually provides, how heavily it is weighted toward its largest holdings and sectors, how much it overlaps with funds you already own, and what you pay to hold it. The prospectus, current holdings file and shareholder report provide the evidence; the marketing label does not.
What makes an ETF diversified?
Diversification means spreading investment exposure so that one company, industry, country or other risk does not determine the result of the whole portfolio. An ETF can own hundreds of securities and still be narrowly focused. A technology-sector fund, a single-country fund or a thematic fund may have many holdings but remain exposed to one economic driver. The SEC’s Investor.gov guidance warns that a narrowly focused fund may not provide the diversification investors expect.

Evaluate diversification at two levels:
- Inside the ETF: examine its asset class, geography, sectors, largest positions and weighting method.
- Across your portfolio: compare those exposures with your other ETFs, mutual funds and individual securities. Several fund names can represent nearly the same companies.
There is no SEC-approved “good” holdings count, overlap percentage or expense-ratio cutoff. A holdings count is context, not a pass-or-fail diversification score. The appropriate mix depends on your goals, time horizon and tolerance for losses.

Start with the fund’s objective, benchmark and strategy
Read the summary prospectus before looking at performance charts. It states the fund’s investment objective, principal strategy, benchmark when applicable, principal risks and estimated fees. The fund name alone cannot establish whether it owns broad-market stocks, a narrow industry, bonds, commodities or another asset class.

Questions the objective should answer
- Which asset class does the ETF target: stocks, bonds, commodities, real estate or a combination?
- What market segment, geography or sector does it cover?
- Is it index-based or actively managed?
- Does it use leverage, derivatives, securities lending or other techniques that change its risk?
- What role would it play in your portfolio: broad core exposure, a regional allocation, income, inflation hedging or a limited satellite position?
Compare the stated objective with the principal risks. A fund can be broad within one country but still expose you to that country’s currency, political and economic conditions. A bond ETF can hold many issues while remaining sensitive to interest-rate or credit risk.
How to inspect an ETF’s holdings
Use the latest holdings information on the fund’s website and the most recent shareholder report. Record the report or portfolio “as of” date whenever you quote a weight, position count or fee because these figures change.
Largest positions
Look at the top 10 holdings and their combined weight. A fund with a long list of securities may still be driven by a few very large companies. Concentration is not automatically wrong; it simply means the outcome depends more heavily on those positions. Decide whether that concentration is intentional and compatible with your existing investments.

Sector and category weights
Review sector, industry, maturity, credit-quality, country or other category breakdowns that apply to the fund. Compare those categories with the fund’s stated objective. A broad-market label deserves scrutiny if one sector dominates the portfolio or if the methodology excludes large portions of the market.
Number of holdings and turnover
The shareholder report generally identifies the number of positions and portfolio turnover for the reporting period. More positions can spread company-specific risk, but it does not eliminate sector, country or factor concentration. High turnover may indicate frequent trading, which can increase transaction costs and create taxable distributions in a taxable account.
Weighting method
Market-capitalization weighting gives the largest companies the largest positions. Equal-weight, dividend, value, minimum-volatility and other approaches produce different concentrations and rebalance differently. Understand the methodology before treating two funds with similar names as alternatives.

Do your ETFs overlap?
Overlap occurs when two or more funds own many of the same securities or have similar category exposures. The number of fund names in an account can therefore overstate diversification. The SEC’s Investor.gov guidance puts the practical test plainly: “In addition, even if you hold several mutual funds or ETFs and think you are diversified, you should check the top holdings of the funds to make sure they are different and provide the diversification you are seeking.”

- List the largest holdings of the ETF you are considering and each fund you already own.
- Mark repeated companies and note their percentage weights in each fund.
- Compare sector, country, market-capitalization and other category breakdowns, not just company names.
- Estimate how much of your total portfolio is indirectly tied to a repeated position. A company appearing at 5% in three funds is not a 5% portfolio exposure; its effective weight depends on how much of each fund you own.
- Ask whether the new ETF adds a distinct role or merely increases an exposure you already have.
Official guidance does not set a universal maximum overlap. An overlap that is acceptable for a deliberate sector tilt may be inappropriate for an investor seeking broad core diversification. Document your reasoning rather than relying on a generic threshold.
How to compare ETF expense ratios and total costs
The expense ratio is the annual percentage of fund operating expenses shown in the prospectus fee table. It is an important comparison, but it is not an all-in cost. Brokerage commissions, account fees, bid-ask spreads and some transaction costs can be additional. For a fund that invests in other funds, check acquired-fund fees and expenses as disclosed.

Read the prospectus fee table
Compare the annual expense ratio on the same basis and for the same share class or fund. Check whether a waiver or reimbursement reduces the stated cost and when that arrangement expires. A low introductory figure may not be permanent. The fee table also distinguishes shareholder fees from annual operating expenses.
Costs outside the expense ratio
- Brokerage charges: your broker may charge commissions or other transaction fees.
- Bid-ask spread: the difference between the price at which you can buy and sell can be material, especially in less-liquid ETFs.
- Trading and portfolio costs: commissions and other transaction expenses incurred by the fund are generally not included in the expense ratio.
- Underlying fund expenses: a fund-of-funds structure can add acquired-fund fees and expenses.
- Taxes: distributions and realized gains can affect your after-tax result even though they are not part of the expense ratio.
The SEC’s July 23, 2025 fee bulletin illustrates the long-term effect with a hypothetical $100,000 investment earning 4% annually for 20 years:
| Annual fee | Approximate ending value | Qualification |
|---|---|---|
| 0.25% | $208,000 | SEC illustration; hypothetical 4% annual growth, not a forecast |
| 0.50% | $198,000 | SEC illustration; hypothetical 4% annual growth, not a forecast |
| 1.00% | $179,000 | SEC illustration; hypothetical 4% annual growth, not a forecast |
The bulletin states: “A fund with higher costs must perform better than a lower-cost fund to generate the same returns for you.” Use the example to understand compounding, not to predict your account balance.

Prospectus versus shareholder report: which document answers what?
| Document | What to use it for |
|---|---|
| Summary prospectus | Objective, principal strategy, benchmark, principal risks and current estimated fees |
| Full prospectus | Detailed investment policies, additional risks, portfolio-management information and fee disclosures |
| Shareholder report | Reported-period expenses, holdings categories, number of holdings, turnover, performance and discussion of the fund’s results |
| Current holdings file or fund website | More recent positions, weights, net asset value information and other portfolio data; check the stated date |
Use the prospectus to determine what the fund is allowed and expected to do. Use the report and current holdings file to see what it actually held during a particular period. A fund’s objective, holdings, fee schedule and reports can change, so recheck them before investing.
Index ETFs: replication, sampling and tracking
An index ETF may hold every security in its benchmark or use representative sampling. Sampling can be practical when an index contains thousands of securities or less-liquid issues, but it means the portfolio will not match every constituent exactly.
Why returns differ from the index
- Expense-ratio deductions reduce the fund’s return.
- Trading costs and market-impact costs arise when the portfolio changes.
- Sampling, corporate actions and cash balances can create differences.
- Rebalancing timing and tax treatment can affect results.
The relevant measure is tracking difference or tracking error over an appropriate period, not a single day’s return. Compare the ETF with the correct benchmark and understand whether published performance is before or after fund expenses.

Assess risk and portfolio fit
ETFs are investments, not bank deposits. They are not government-insured, and you can lose money when securities in the fund decline. Diversification can reduce the damage from one issuer or narrow exposure, but it cannot prevent losses during a broad market decline.
Match the fund to your purpose
- Core allocation: favor exposure that is broad enough to support your overall plan and whose risks you understand.
- Targeted allocation: accept narrower concentration only when it fills a deliberate role and you can tolerate larger swings.
- Income or bond allocation: examine duration, credit quality, call risk and the possibility that distributions change.
- Short-term goal: assess whether market volatility is compatible with the date you need the money.
Do not use past returns as a promise of future performance. Principal-risk disclosures and your own time horizon are more useful for deciding whether an ETF belongs in the portfolio.
A repeatable ETF due-diligence checklist
- Define the job. Write the exposure or portfolio role you need before comparing tickers.
- Read the objective and risks. Start with the summary prospectus, benchmark and principal strategy.
- Capture dated holdings data. Record top positions, category weights, number of holdings and turnover from the latest available documents.
- Map overlap. Compare those positions and categories with every fund and major individual security you already own.
- Review costs. Compare the prospectus expense ratio, acquired-fund expenses, broker charges, spreads and likely trading costs.
- Check implementation. For an index ETF, determine whether it fully replicates or samples the benchmark and review tracking history.
- Stress-test the fit. Consider how the fund could behave if its largest sector, country, factor or issuers fall sharply.
- Recheck before buying. Confirm the latest prospectus, shareholder report, holdings date and fee schedule because these details change.
Common mistakes to avoid
- Assuming “ETF” means diversified or low-cost.
- Using the number of holdings as the only diversification test.
- Counting fund names instead of examining repeated top positions.
- Comparing expense ratios while ignoring spreads, commissions or underlying-fund expenses.
- Quoting an undated holding or fee as if it were current.
- Assuming an index ETF owns every index constituent.
- Treating a hypothetical fee example or past return as an expected result.
- Ignoring principal risks because a fund has a broad-sounding name.
Bottom line: what to look for in a diversified ETF
Choose based on the exposure you need, then verify that the actual holdings and category weights deliver it. Check the largest positions inside the ETF and against your existing portfolio, read the prospectus fee table, account for costs outside the expense ratio, and understand how an index strategy tracks its benchmark. A diversified ETF can be a useful building block, but diversification is a portfolio-level decision and never removes investment risk.
