What to Know Before Buying Shares in a Private Company

Buying into a private company is not the same as buying a listed stock. You may receive limited information, face strict eligibility rules, and be unable to sell for years—or at all. Before sending money, identify exactly what security you are buying, confirm the offering’s exemption from registration, verify that you qualify, investigate the issuer and intermediary, and understand how (or whether) you could exit.

This guide covers U.S. offerings. It is general investor education, not individualized legal, tax, or investment advice. Federal exemptions do not eliminate antifraud rules, and state securities laws may impose additional requirements.

First, determine what “shares” actually means

People use “private-company shares” as shorthand for several different investments. The legal instrument determines your rights, risks, tax treatment, information access, and resale options. Ask the seller to describe the security in the transaction documents, not just in a pitch deck.

Possible investment What you may receive Questions to ask
Common stock An ownership interest that may include voting and dividend rights, but often ranks behind preferred stock in a liquidation. What voting, information, dividend and liquidation rights attach to this class? How many shares could future fundraising create?
Preferred stock Contractual preferences such as a liquidation preference, conversion rights or protective provisions. Is the preference participating or non-participating? What conversion ratio, anti-dilution terms and senior securities exist?
LLC membership or partnership interest An interest governed by an operating or partnership agreement rather than a corporation’s charter and bylaws. How are profits, losses, distributions, voting and transfers handled? Can the manager amend terms without your consent?
Note or bond A debt claim with repayment and interest terms, subject to the borrower’s ability to pay. What is the maturity, interest rate, seniority, collateral, default remedy and ability to prepay?
Fund interest or non-traded investment vehicle An indirect exposure to a portfolio, not direct ownership of one operating company. What assets does the vehicle hold, what fees apply, and what redemption or repurchase program exists?

Also establish whether you are buying newly issued securities directly from the company or purchasing an existing holder’s interest. A secondary purchase can have different representations, consents, fees and transfer restrictions from a primary issuance.

Why a private placement is different from a listed stock

A private placement is generally an offering that relies on an exemption from Securities Act registration, commonly Section 4(a)(2) or Regulation D. The exemption means the issuer does not register the offering in the usual public-company process. It does not mean the Securities and Exchange Commission (SEC) approved the company, checked the valuation, endorsed the investment or made it safe.

Private offerings remain subject to federal antifraud provisions. Misleading statements or material omissions can still create liability. State securities laws may apply separately, and an offering that is lawful under a federal exemption can still raise state-law issues for the issuer or intermediary.

Unlike an investment purchased on a stock exchange, an investment in a private placement is highly illiquid. You may have no public market, no quoted price and no buyer when you need cash. A total loss is possible, and you may have to hold the security indefinitely.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Identify the exemption before you invest

The issuer should tell you which exemption it is using and provide offering documents that are consistent with that exemption. Do not treat “private stock” as one uniform legal category.

Rule 506(b)

Rule 506(b) permits an unlimited number of accredited investors and no more than 35 non-accredited investors in the specified 90-calendar-day period. Non-accredited purchasers must be financially sophisticated, alone or with a purchaser representative, and the issuer must provide specified information. General solicitation is not permitted.

Rule 506(c)

Rule 506(c) permits general solicitation, but every purchaser must be an accredited investor. The issuer must take reasonable steps to verify accredited status. Simply checking an accreditation box, without other knowledge of your financial circumstances or sophistication, is not enough for the issuer’s compliance assessment.

Rule 504

Rule 504 permits certain issuers to sell up to $10 million in a 12-month period. Resale restrictions may apply, so ask specifically whether the securities will be restricted and what legal route, if any, is available for a later transfer.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Other structures

Regulation A and crowdfunding have their own offering, disclosure, investor and resale conditions. If the documents cite one of those regimes—or no exemption at all—obtain an explanation before proceeding. The exemption named in the paperwork should match how the securities are marketed and sold.

Check whether you qualify as an accredited investor

Eligibility depends on the particular offering. Common individual routes described by the SEC include:

  • Income exceeding $200,000 individually, or $300,000 with a spouse or spousal equivalent, in each of the prior two years, with a reasonable expectation of reaching the same level in the current year.
  • Net worth exceeding $1 million, excluding your primary residence. The rule has specific treatment for debt secured by the residence, so calculate this using the applicable SEC method rather than a casual estimate.
  • Certain professional credentials, including specified securities licenses.
  • Other categories that can include directors, executive officers, general partners, knowledgeable employees of private funds, family clients and qualifying entities. Entity tests vary by entity type, assets, investments and ownership.

These are not the only possible categories. If the issuer relies on Rule 506(c), expect a verification process based on the facts available, the way the offering is solicited and the offering terms. A self-certification form may be part of the file, but it does not by itself satisfy the issuer’s verification obligation.

If you are not accredited, that does not automatically bar every private investment. It does mean the offering must permit non-accredited purchasers and satisfy the additional conditions that apply. Rule 506(b), for example, limits the number of non-accredited investors and requires financial sophistication and specified information. Ask the issuer to state in writing why the offering is open to you and what information you will receive.

Read the complete document package

A private placement memorandum (PPM) may describe the company, security, risks and use of proceeds, but a PPM is not mandatory and is typically not regulator-reviewed. It may present management’s perspective rather than an independently verified analysis. The contracts, not the presentation, govern your rights.

Obtain and read, as applicable:

  • The PPM or offering memorandum.
  • The subscription or purchase agreement.
  • Articles, charter documents and any amendments creating the security class.
  • Shareholder, operating or partnership agreements.
  • Side letters, investor-rights agreements and voting agreements.
  • Any transfer, right-of-first-refusal, lock-up or company-consent provisions.
  • Debt instruments, guarantees and security agreements for a note or bond.

Look for defined terms, blank schedules, incorporation by reference to missing documents, unilateral amendment powers, mandatory arbitration, indemnification, investor representations and minimum-investment requirements. Ask for a clean, complete copy before signing; do not rely on a verbal summary.

Due diligence: questions that determine whether the price is defensible

SEC guidance warns that private-offering disclosure may be less extensive than in a registered offering, including information useful for judging whether the requested price is fair. The following questions are practical prompts, not a list of documents every issuer must provide.

Company and business

  • What does the company sell, to whom and in which jurisdictions?
  • What are its current revenues, expenses, cash balance, debt and major obligations?
  • Which assumptions drive the business plan, and what evidence supports them?
  • Who are the directors, officers and controlling owners? Have they disclosed relevant litigation, regulatory actions or related-party transactions?

Capitalization and dilution

  • Request a current capitalization table showing each class, outstanding options, warrants, convertibles and promised equity.
  • Ask how your ownership percentage is calculated on both a current and fully diluted basis.
  • Identify senior liquidation preferences and whether future financing can rank ahead of you.
  • Find out whether the company expects to issue additional securities, which could reduce your economic or voting percentage.

Use of proceeds and fees

  • What specific activities will the proceeds fund, and over what period?
  • What fees, commissions, placement expenses or related-party payments will be deducted?
  • Can management redirect proceeds, and who must approve a material change?

Valuation and terms

  • What valuation and per-security price are being used, and what transactions or financial measures support them?
  • How does this class compare with securities issued recently to founders, employees or other investors?
  • For debt, what interest, maturity, collateral, covenants and default remedies apply?

Risks and reporting

  • What could cause a total loss, including customer concentration, regulatory dependence, leverage, cybersecurity, key-person risk or an unproven business model?
  • What ongoing financial statements, operating metrics or investor reports will you receive, and how often?
  • Are statements audited, reviewed or unaudited? Who prepared them?

If an issuer fails to adequately answer your questions, the SEC’s investor bulletin says to consider that a warning against making the investment.

Use Form D correctly

Regulation D issuers generally must file Form D no later than 15 calendar days after the first sale. The notice provides brief information about the issuer, management or promoters and the offering. You can search EDGAR for a filing when the offering has prior sales.

Form D is a notice, not a merits review. It does not establish that the company is financially sound, that its valuation is reasonable, that the exemption was used correctly or that the SEC approved the deal. An absent, late or inconsistent filing can be a warning sign, but the presence of a filing is not proof of quality.

Check the people selling or arranging the deal

Identify every intermediary: broker, adviser, online platform, finder, promoter and purchaser representative. Ask each one:

  • How are you compensated—commission, fee, carried interest, equity or another benefit?
  • Do you or an affiliate own securities in the issuer?
  • Are you receiving compensation from the issuer or another investor?
  • What conflicts could affect the recommendation or information you provide?

Verify a broker through FINRA BrokerCheck and an investment adviser through the SEC’s Investment Adviser Public Disclosure system when applicable. Registration does not guarantee a good investment, but an unexplained identity, evasive answers or undisclosed compensation warrants caution. A purchaser representative’s financial interest in the offering or separate compensation from the issuer should be disclosed and considered.

Recognize pressure and legitimacy red flags

  • Claims that the opportunity is “exclusive,” risk-free or available only for a few hours.
  • Requests to wire money before you receive final documents.
  • Missing restricted-security legends or inconsistent descriptions of transfer rights.
  • Refusal to identify the issuer, officers, ownership structure or exemption.
  • Financial projections without assumptions, supporting records or a clear valuation method.
  • Unresponsive management or an intermediary who cannot answer basic questions.
  • Requests to misstate income, net worth, sophistication or investment intent.
  • Pressure to sign blank schedules, waive access to documents or use an account unrelated to the issuer.

Antifraud rules still apply to private offerings. Preserve emails, decks, agreements, wire instructions and notes of conversations. If a material statement changes, stop and obtain an explanation before investing.

Understand resale restrictions before you buy

Restricted securities can be difficult or impossible to sell promptly. Resale usually requires registration or an available exemption, and the issuer’s agreements can impose additional limits even when federal law might permit a transfer.

Ask whether a transfer requires company consent, a right of first refusal, a legal opinion, a company repurchase, an approved secondary transaction or board approval. Ask who pays legal and administrative costs and how long approvals normally take.

SEC investor guidance describes commonly used Rule 144 holding periods of at least one year for securities of non-reporting issuers and six months for reporting issuers, subject to the rule’s other conditions. These periods are not an automatic right to sell when the clock expires. Many private companies do not file periodic reports, and other Rule 144 requirements can still apply.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not invest money needed for near-term expenses, emergencies or a known liability. Plan on the possibility that no secondary market develops and that an exit depends on a sale of the company, a later financing, an issuer repurchase or another event outside your control.

Compare two private offerings on the same checklist

When choosing between offers, evaluate both using identical questions rather than comparing headline valuations alone.

Comparison area What to compare
Security and rights Common, preferred, membership interest or debt; voting, conversion, liquidation, dividend, information and protective rights.
Issuer and proceeds Business model, financial condition, use of funds, runway and ability to meet obligations.
Price and valuation Per-unit price, implied valuation, supporting transactions or metrics and assumptions.
Fees and dilution Offering expenses, commissions, carried interest, options, warrants and likely future issuance.
Disclosure Quality and frequency of financial and operating reporting; access to management and records.
Liquidity Holding period, consent rights, contractual transfer limits, repurchase terms and credible exit routes.
Eligibility and exemption Whether you qualify and whether the marketing, purchaser count and verification process fit the stated exemption.
Conflicts Compensation and ownership of the issuer by brokers, advisers, platforms, promoters or purchaser representatives.

A lower price is not automatically better if it buys a junior security, carries heavier dilution or offers no information and no plausible exit.

Do not confuse direct shares with a private BDC or fund

A privately offered business development company (BDC) or another non-publicly traded vehicle is an indirect investment, not a direct share purchase in one operating company. The SEC distinguishes publicly traded BDCs, retail-offered non-traded BDCs and privately offered BDCs; access, disclosure and opportunities to sell differ among them.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A privately offered BDC without a repurchase program may leave investors waiting for an exit event several years away. The SEC gives five to seven years as an example interval. That is an illustrative possibility, not a promised holding period or a market-wide statistic. Review the vehicle’s repurchase policy, valuation method, fees, leverage and portfolio concentration separately from the rules for buying an issuer’s shares.

A practical decision sequence

  1. Name the security. Write down the issuer, class, number of units, price, whether the sale is primary or secondary, and every document that governs it.
  2. Confirm the exemption. Ask which federal exemption is claimed, whether state filings apply and whether the marketing method matches the exemption.
  3. Check eligibility. Document your accredited-investor category, or obtain the issuer’s explanation of how a non-accredited purchase is permitted.
  4. Read the contracts. Review the PPM if supplied, subscription agreement, governing agreements, side letters and transfer provisions.
  5. Test the valuation. Request enough company, capitalization, financial and use-of-proceeds information to judge price and dilution.
  6. Verify people and filings. Search EDGAR for Form D when relevant and check applicable intermediaries through BrokerCheck or IAPD.
  7. Map the exit. Identify legal resale requirements, company consents, repurchase options, likely buyers and the possibility of no exit.
  8. Make a loss-and-liquidity decision. Invest only an amount you can lose entirely and leave unavailable indefinitely.
  9. Keep a file. Retain signed documents, disclosures, correspondence, wire confirmations and records supporting your eligibility.

Questions to resolve before signing

  • What exact security am I buying, and what rights rank ahead of it?
  • Am I buying from the company or an existing holder?
  • Which exemption is being used, and why am I eligible?
  • What information will I receive after closing?
  • How can I transfer or sell, who must consent, and who pays the costs?
  • What conflicts and compensation does every intermediary have?
  • What facts would make the investment fail, and can I afford a total loss?

Bottom line

Private-company investing can provide access to businesses before a public listing, but the trade-off is limited disclosure, difficult resale and a real possibility of losing everything. Treat the exemption, security documents, valuation, conflicts and exit plan as conditions to verify—not paperwork to skim after deciding to invest. If the issuer will not answer reasonable questions or explain its terms, walk away until the gaps are resolved.
