What to Know About the Risks of Investing in a Single Stock

Putting all or most of your investable money into one company creates concentrated risk: your result depends heavily on one issuer, its management, products, customers, costs and share price. The stock can lose value because of a company-specific setback or a broad market decline, and a bankruptcy can leave common shareholders with nothing. Diversifying across investments can reduce the damage from one holding, but it cannot eliminate losses or guarantee a profit.

There is no regulator-set percentage that is automatically safe for every investor. A sensible allocation depends on the purpose of the money, when you will need it, your other assets and your ability and willingness to withstand a loss.

Why one stock creates a different kind of risk

Owning a single stock gives you exposure to one issuer rather than to a group of companies. The U.S. Securities and Exchange Commission (SEC) explains the trade-off in Investor.gov’s Introduction to Investing: “You could buy shares of a single company, but then your financial performance will depend exclusively on how that single company’s stock performs.”

That dependence remains even when the company appears financially strong. A successful business can face a product defect, a loss of a major customer, a change in consumer demand, a damaging management decision, higher labor or supply-chain costs, new competition or an unfavorable economic change. Any of those events can affect its share price independently of what happens to the wider market.

The larger the stock’s share of your total assets, the larger the effect of an adverse move. If one stock represents 80% of a portfolio and falls 50%, the portfolio loses 40% before considering the remaining holdings. The same stock decline in a portfolio where it represents 10% would reduce the portfolio by 5%, assuming the other holdings did not move.

The main risks of investing in a single stock

Issuer and business risk

Issuer risk is the possibility that something specific to the company damages its earnings, finances or prospects. Management execution, product quality, customer demand, operating costs and supply-chain reliability are all examples of factors that can move a single company’s valuation. A broad market can be stable while one company’s shares fall sharply after an earnings miss, regulatory problem or failed product launch.

You do not need to predict a company’s failure for concentration to hurt. A slower growth rate, a costly acquisition or a change in an industry can lower the price investors are willing to pay for the shares. When your portfolio is concentrated, there are fewer unrelated holdings to offset that decline.

Market and economic risk

Company-specific analysis cannot protect a stock from broad market risk. Interest-rate changes, recessions, geopolitical events and shifts in investor risk appetite can push down the prices of well-run companies as well as weaker ones. The SEC describes stock ownership as carrying the possibility of losing value; diversification may reduce the effect of an individual holding but cannot prevent a market-wide decline.

Concentration risk

FINRA uses “concentration risk” for the danger of having too many financial eggs in one basket. Concentration is measured against your overall financial position, not just the securities in one brokerage account. An employer’s shares, a large position in a taxable account, stock options and restricted shares can all increase your exposure to the same issuer or industry.

Concentration also creates a timing problem. If you need cash during a company-specific downturn, you may have to sell at an unfavorable price. A long investment horizon can provide time for recovery, but it does not guarantee that a particular company will recover.

Loss of principal and bankruptcy risk

A stock price can fall below your purchase price, turning an unrealized decline into a realized loss if you sell. If a company enters liquidation, common shareholders rank behind creditors and preferred shareholders. Assets are distributed according to that priority, and common shareholders may receive nothing after higher-priority claims are paid. The SEC’s explanation establishes the order of claims and the possibility of no recovery; it does not mean every bankruptcy produces exactly the same outcome.

How a single-stock loss affects a portfolio

The effect of a decline is determined by position size. A 30% fall in a holding that represents 5% of your portfolio reduces the portfolio by 1.5%, before other market movements. A 30% fall in a holding that represents 60% reduces it by 18%. Those examples use simple arithmetic, but they illustrate why the same stock can be a manageable satellite position for one investor and a portfolio-defining risk for another.

Concentration can increase through price appreciation without a new purchase. If one stock rises faster than the rest of your portfolio, it becomes a larger percentage of your assets. Concentration can also arise when compensation is paid in company shares, when inherited stock is retained or when several funds all own a large position in the same issuer. Looking only at the number of accounts or funds can hide that overlap.

What diversification can—and cannot—do

Investing in multiple companies gives losses in one holding a chance to be offset by gains or smaller losses in others. Investor.gov’s Stocks – FAQs puts it this way: “The risks of stock holdings can be offset in part by investing in a number of different stocks.” The phrase “in part” matters. Diversification reduces dependence on any one issuer; it does not make an investment safe, guarantee a return or prevent a broad market decline.

A fund is not automatically diversified merely because it is an ETF or mutual fund. A broad-market fund may hold many issuers, while a sector, theme or narrow strategy can be concentrated. The underlying holdings, their weights and the fund’s stated objective determine the actual exposure. Several funds can also own many of the same companies.

The appropriate mix depends on the goal, time horizon and ability to tolerate loss. Money needed soon generally has less capacity for a severe stock-market decline than money intended for a distant goal. “Ability” to bear a loss is your financial capacity; “willingness” is how you react emotionally when prices fall. Both affect an allocation decision.

Comparing common ways to get stock exposure

Approach Issuer-specific exposure Potential effect of one company’s setback Product and holding-period considerations
One individual stock One issuer Depends directly on that holding’s percentage of total assets; a large position can dominate results Share price can fall because of company or market events; no guarantee of recovery
Broad diversified fund Many issuers, often across sectors or asset types One company normally has a smaller portfolio weight, so its setback has less effect Still exposed to market declines and to the fund’s underlying holdings and expenses
Sector, style or thematic fund Multiple issuers but within a narrower focus A shared industry or theme can decline together; diversification is narrower than a broad-market approach Fund label alone does not establish how diversified the holdings are
Single-stock ETF One stock by design Concentrated exposure similar to the underlying stock, sometimes amplified Leveraged and inverse products commonly target daily or similarly short periods; results over longer periods can differ materially from the stated daily objective

Single-stock ETFs require extra caution

A single-stock ETF is an exchange-traded product focused on one stock, not a traditional diversified ETF. Some use leverage to seek a multiple of the stock’s daily move; others use inverse exposure to seek the opposite daily move. The structure can make the product’s behavior different from simply owning the shares.

In a July 8, 2022 staff statement, the SEC’s Office of Investor Education and Advocacy wrote: “Because levered single-stock ETFs in particular amplify the effect of price movements of the underlying individual stocks, investors holding these funds will experience even greater volatility and risk than investors who hold the underlying stock itself.” The statement reflects SEC staff views and is not a Commission rule or regulation.

Daily objectives are important. Compounding, volatility and the sequence of daily returns can cause a leveraged or inverse fund’s result over weeks or months to differ substantially from the multiple or inverse of the stock’s total return for that longer period. A product that targets a daily objective should not be assumed to deliver that objective over an indefinite holding period.

A practical process for evaluating your concentration

  1. List every source of exposure. Include individual shares, funds, employer equity, options and other accounts. Record the issuer, number of shares, current value and approximate percentage of total investable assets.
  2. Separate company risk from market risk. Ask what would happen if the issuer had a major operational problem, and separately what would happen if the entire stock market fell. The two scenarios can occur together but require different thinking.
  3. Test position-size scenarios. Calculate the portfolio effect if the stock fell 20%, 50% or more. Use the position’s current percentage, not the amount originally invested. The exercise shows how much a single quote can change your total wealth.
  4. Match the exposure to the goal’s timeline. Identify when the money may be needed. A near-term obligation leaves less time to wait through a company-specific or market decline than a distant objective.
  5. Assess both capacity and willingness to lose. Consider income stability, emergency reserves, debt obligations and other assets, then consider whether a large decline would cause you to sell impulsively. An allocation that is financially possible may still be psychologically difficult to hold.
  6. Check whether diversification is genuine. Review fund holdings and weights rather than relying on labels. Multiple products can contain the same large issuers, and a sector fund can remain highly correlated with one industry.
  7. Decide how to manage an oversized position. Possible approaches include directing new contributions elsewhere, reducing exposure over time or maintaining a deliberate, smaller position alongside diversified holdings. The right choice depends on your circumstances, account rules and tax situation; there is no universal maximum percentage in the cited SEC and FINRA guidance.
  8. Recheck after major changes. Revisit the calculation when the stock price moves substantially, compensation changes, you open an account or your goal timeline changes. Concentration is a moving exposure, not a one-time measurement.

Common mistakes to avoid

  • Confusing familiarity with diversification. Knowing a company’s products does not remove issuer risk.
  • Assuming a profitable company cannot be a risky holding. Even a profitable issuer can face a valuation decline, demand shock or market sell-off.
  • Treating a fund wrapper as proof of safety. A single-stock, sector or leveraged fund can remain concentrated.
  • Using a made-up concentration rule. Official guidance ties allocation to goals, time horizon and risk tolerance rather than one percentage that fits everyone.
  • Ignoring indirect exposure. Employer shares and overlapping funds can make the same issuer a larger part of your wealth than it appears in one account.
  • Holding a daily leveraged or inverse product indefinitely without understanding its objective. Longer-period results can diverge from the product’s daily target.
  • Assuming diversification guarantees gains. Diversified portfolios can still lose money when markets or asset classes decline together.

Questions to answer before putting more money into one stock

What percentage of all your investable assets would the position represent after the purchase? What specific company event would make you change your view, and could you tolerate that event without needing the money immediately? If the stock fell by half, would your goal still be on track? Are you counting shares held through an employer or inside other funds? Is the product an ordinary share or a leveraged or inverse single-stock ETF with a daily objective?

These questions do not predict a stock’s return. They reveal how dependent your financial plan would become on one issuer and whether that dependence fits your timeline and capacity for loss.
