What to Do When Your ETFs Fall in a Bear Market

When an ETF falls, do not let the price change alone decide whether you sell. First identify what the fund owns, then compare the loss with your goal, time horizon, cash needs, risk tolerance and intended asset allocation. A broad, long-term holding may call for a different response than a leveraged, inverse, single-stock or narrowly focused ETF.

No source cited here predicts when a downturn will end or a recovery will begin. The practical answer is a disciplined review: verify the fund, check whether your plan still fits, account for taxes and trading costs, and rebalance only when that action is consistent with your written strategy.

Start with a pause, not a sell order

A market decline can create an urgent feeling, but urgency is not evidence that your investment plan is wrong. The SEC’s Office of Investor Education and Advocacy puts the issue plainly: “While we can’t tell you how to manage your investment portfolio during a volatile market, we are issuing this Investor Alert to give you the tools to make an informed decision.”

Use that approach before changing a position. A falling share price tells you what the market is pricing now; it does not tell you whether the fund still serves its intended job in your portfolio. Separate the market event from your own circumstances:

  • Has the financial goal, income, emergency reserve or debt situation changed?
  • What percentage of the portfolio was the ETF supposed to represent?
  • Can you tolerate further losses without abandoning the plan?
  • Is the fund what you thought it was?

If your cash needs or risk capacity have changed, a portfolio adjustment may be justified even if the market later recovers. If only the recent price changed, a preplanned review is usually more reliable than a prediction about the next move.

Understand what an ETF loss means

An exchange-traded fund is a pooled investment that owns a portfolio of assets and issues shares that trade during the day. The shares can lose value. ETF shares are not guaranteed or insured by the FDIC or another government agency, and past performance does not predict future returns. Those are structural facts, not temporary bear-market exceptions.

Two prices matter. The fund has a net asset value (NAV), calculated from the value of its holdings, and an exchange trading price, which is set by buyers and sellers. The trading price can be above or below NAV. Bid-ask spreads, brokerage charges and the fund’s operating expenses affect what you actually receive when you trade. Read the current prospectus and shareholder report for the specific ETF rather than relying on its ticker or a past fact sheet.

Identify the ETF before deciding what to do

“ETF” describes a structure, not a level of diversification or safety. A broad fund may hold many securities, while a sector, country, commodity, single-stock, leveraged or inverse fund can be highly concentrated. Several apparently different ETFs can also own the same companies.

Check the fund’s mandate and exposure

Find the benchmark or stated strategy, asset class, geographic exposure, use of derivatives and distribution policy. Look at the current top holdings and their weights. A fund that tracks a narrow industry can fall sharply even when a wider market measure declines less. Conversely, a broad fund may be behaving as designed during a market-wide sell-off.

Look for overlap across your portfolio

List the largest holdings in every ETF and compare them. Overlap can make a portfolio less diversified than its number of tickers suggests. Include individual shares, workplace-plan funds and other accounts in the review when they are exposed to the same companies or sectors.

Confirm whether the product is complex

Leveraged and inverse ETFs generally reset their exposure daily. Single-stock ETFs and other products using leverage or derivatives can produce multi-day results that differ substantially from the underlying security, especially in volatile markets. Daily compounding means that a fund seeking a multiple or inverse of one day’s return is not promising that same multiple over a month or a year. Treat these products as specialized instruments requiring a clear monitoring plan, not as automatic long-term substitutes for a diversified holding.

Reconnect the holding to your goal and time horizon

Asset allocation is the mix of stocks, bonds, cash and other categories chosen for a goal. The appropriate mix depends on when the money is needed and how much loss you can withstand, not simply on which category recently performed best.

Short or known spending date

Money needed soon for tuition, a home purchase, taxes or living expenses has little time to recover from a large decline. Check whether the amount and timing of that liability still match the risk in the ETF. A change made to protect a near-term obligation is a cash-flow decision, not a forecast that the market will keep falling.

Long-term accumulation

For a distant retirement or other long-horizon goal, temporary volatility may be part of the plan. That does not excuse an unsuitable allocation: a loss can reveal that the portfolio was more aggressive, concentrated or complex than you understood. Reassess the target risk before deciding whether to keep, reduce or replace a holding.

Use a written target

Record the intended percentage for each major asset category and the tolerance band at which you will review it. A written rule helps distinguish a deliberate rebalance from an emotional reaction. Do not treat any sample allocation as a personal recommendation.

  • the investment objective and principal strategy;
  • the main risks, including concentration, derivatives, credit, interest-rate or currency exposure;
  • the expense ratio and other stated fund costs;
  • recent performance information, understood as history rather than a forecast;
  • the current holdings and portfolio turnover where disclosed.

On the trading screen, compare the live market price with NAV and inspect the bid-ask spread. A wide spread can add an immediate cost, particularly in a thinly traded or stressed market. Check your broker’s commission schedule and order types. A limit order can control the maximum purchase price or minimum sale price, but it may not execute; a market order is more likely to execute but can fill at an unexpected price when conditions move quickly.

Decide whether your allocation is still on target

A decline changes portfolio weights. If one category falls more than another, it may become underweight; if a category rises while another falls, the relative weights can move in either direction. Measure the current percentages against the targets you selected for your goals.

Investor.gov gives a hypothetical illustration: an investor might begin with 60% of a portfolio in stocks and later see that share rise to 80% after market gains. That example explains why an allocation can drift; it is not a statement about typical portfolios or a recommended stock percentage.

Rebalance deliberately when the plan calls for it

Rebalancing means bringing the portfolio back toward its chosen allocation. It is a risk-control process, not a way to predict the next market turn. You can use one of three methods:

Trade to restore weights

Sell part of an overweight category and buy an underweight category. Check realized gains, losses, holding periods, account type and transaction charges first. In a taxable account, a sale can create a capital gain; in a retirement account, different tax rules may apply.

Direct new money to underweights

Use contributions, dividends or cash flows to buy categories below target without selling an appreciated holding. This can reduce taxes and trading, although it may take time to restore the desired mix.

SEC investor education materials describe calendar-based reviews and preset-threshold approaches. A calendar rule might review at a chosen interval; a threshold rule reviews when a category moves a specified distance from target. Neither schedule is universally correct. Pick a method you can follow consistently, document it and compare fees and tax consequences before implementation.

Use a comparison framework instead of recent performance

If you are deciding whether to keep one ETF, replace it or add another, compare the alternatives on the dimensions that affect your plan:

Question What to examine
Objective and exposure What assets, benchmark, geography, sector or strategy does the fund actually provide?
Concentration and overlap How large are the top holdings, and do they duplicate positions elsewhere?
Risk and volatility Could leverage, derivatives, credit, interest-rate, currency or single-industry exposure create losses you cannot tolerate?
Role and time horizon Does the holding match the date and purpose of the money?
Fund costs What is the expense ratio and are there other operating or transaction costs?
Trading conditions What are the current spread and premium or discount to NAV?
Tax and transaction effects Would changing the position realize gains, losses or fees?

This framework can show that a fund is unsuitable even if its recent return looks attractive, or that a decline is consistent with the risk the fund was designed to take.

A practical review sequence

  1. Pause and record the facts. Write down the ticker, number of shares, cost basis, account type, current value and the date the money may be needed.
  2. Read the mandate. Identify the benchmark, strategy, top holdings, concentration and whether the product is broad, narrow, leveraged, inverse or single-stock.
  3. Check your circumstances. Note changes in income, emergency savings, debt, goal timing or ability to tolerate another decline.
  4. Read current documents. Use the prospectus and shareholder report to verify objectives, risks, fees and performance history.
  5. Measure the portfolio. Calculate asset-class weights and look for overlapping holdings across accounts.
  6. Compare with your written target. Decide whether the difference is normal drift or a breach of your review threshold.
  7. Select an implementation method. Choose a trade, new contributions or redirected contributions only after checking taxes, spreads and other costs.
  8. Document the decision. Record the reason, target weights, review rule and conditions that would cause a future change. Do not set a recovery date based on a market prediction.

Common mistakes during a downturn

Selling solely because the price is lower

A lower price does not establish that the ETF will fall further or recover soon. Selling can permanently turn an unrealized loss into a realized one and leave the portfolio inconsistent with its objective.

Assuming several ETFs guarantee diversification

Different tickers can contain the same large companies or the same sector risk. Review holdings, not labels.

Using a leveraged or inverse ETF as a simple hedge

Daily resets and compounding can cause multi-day results to diverge from the exposure you expected. Understand the reset period and monitoring requirement before using such a product.

Ignoring taxes and trading frictions

A mathematically neat rebalance can be inefficient after capital-gains tax, commissions, spread and premium or discount effects. Compare the after-cost result.

Trying to time the bottom

The cited official materials do not forecast the end of a downturn or the start of a recovery. A decision rule that depends on knowing either date is not a dependable plan.

When professional help is sensible

Consider a qualified financial or tax professional if the change involves a large taxable gain or loss, concentrated employer stock, retirement-distribution timing, estate or trust assets, debt pressure, or a product whose mechanics you cannot explain. Ask the professional to state assumptions, fees, tax effects and how the recommendation fits your target allocation. Software that displays allocation or overlap can organize information, but it cannot determine an appropriate allocation or provide individualized advice.

Bottom line

An ETF falling in a bear market is a prompt to verify, measure and act according to a plan—not an automatic sell signal. Identify the fund, reconnect it to your goal and time horizon, inspect its documents and trading conditions, test diversification and overlap, then rebalance only when the result fits your risk target after taxes and costs. Avoid forecasts, and give complex or high-stakes decisions the benefit of qualified advice.
