What to Do When Your Equity Mutual Fund Underperforms the Nifty

Do not switch an equity mutual fund merely because it lagged the Nifty for one period. First verify the scheme’s intended benchmark, compare the correct total-return index on identical terms, and examine several fixed and rolling periods. Then check whether the portfolio, costs, risk and mandate still fit your goal. A persistent, unexplained gap—or a change in the fund’s role—can justify a deliberate switch, but there is no universal sell threshold or holding period.

Start by identifying what “underperformance” actually means

A fund can appear to trail the Nifty while being measured against the wrong index, the wrong plan, or the wrong return calculation. Before judging the manager, write down the exact scheme name, whether it is a direct or regular plan, whether the option is Growth or IDCW, your purchase dates and cash-flow pattern, and the benchmark named in the latest scheme documents.

Your personal return may be an XIRR based on monthly SIP instalments, while a website may show a lump-sum CAGR from one date. Those figures answer different questions. A fair comparison uses the same start and end dates, the same cash-flow assumptions, the same plan and option, and the same return methodology.

Use the benchmark the scheme is designed to follow

SEBI describes a benchmark as a representation of a scheme’s investment objective. The Nifty 50 is a large-cap index; it is not automatically the right yardstick for every equity fund. A flexi-cap or broad-market strategy can invest across sectors and market capitalisations and may be better represented by a broad index such as the Nifty 500 TRI. The scheme’s stated benchmark in its Scheme Information Document (SID) and current factsheet is the starting point.

Ask whether the benchmark reflects the fund’s investable universe, style and mandate. If the fund is allowed to hold mid- and small-cap shares but you compare it only with the Nifty 50, the conclusion can be misleading in either direction. A benchmark change disclosed by the fund also matters: compare performance against the benchmark that applied during each period, rather than silently substituting a more familiar index.

Compare total returns on identical terms

AMFI defines a total return index (TRI) as one that tracks price movements while assuming all cash distributions are reinvested. An index price series excludes that reinvestment. Comparing a fund’s total return with a price-only Nifty number therefore understates the index return that an investor could reasonably use as a benchmark.

Comparison item Correct practice Why it matters
Benchmark Use the scheme’s stated benchmark and the TRI version where available. A broad or flexible mandate may not match the Nifty 50.
Plan Compare direct with direct or regular with regular. Regular plans generally include distribution expenses that affect returns.
Option Match Growth with Growth and IDCW with IDCW, using a consistent reinvestment assumption. Distributions change the timing and amount of investor cash flows.
Dates Use the same start and end dates for fund and benchmark. Different endpoints can make a temporary market move look like manager skill.
Cash flows Compare SIP money-weighted returns with a benchmark calculation that uses the same instalment dates, or compare lump sums with lump sums. An investor’s XIRR cannot be read as though it were a single-date index CAGR.
Costs Use the return series appropriate to the investor’s plan and account for disclosed expenses. Plan-level expenses create a real, but not necessarily permanent, difference.

AMFI’s investor guidance says a factsheet is a useful review starting point and that the SID contains more detail. Download the latest versions from the fund house or AMFI, because portfolios, expense ratios, managers and disclosures can change.

Test persistence with several periods and rolling returns

A single trailing one-year result is dominated by its starting and ending dates. Review at least the available one-, three-, five- and ten-year periods that are meaningful for the scheme, while recognizing that the sources do not establish a universal minimum holding period or an automatic underperformance threshold.

Why rolling returns help

A three-year rolling return calculates every possible three-year window in the selected history, rather than only one three-year period ending today. It shows whether the fund’s result depends on one unusually favourable or unfavourable endpoint. Five- and ten-year windows can reveal longer-cycle behaviour, but they also require a longer history and may not be available for a newer scheme.

Some asset-management-company factsheets publish rolling-return tables. Treat those tables as a reporting format, not as proof that one particular window is always best. Check the calculation date, benchmark TRI, plan and option shown in the table and whether the figures are annualised.

An illustrative factsheet example

In a June 2026 PPFAS Asset Management Company factsheet, the reported average three-year rolling return was 18.31% for Parag Parikh Flexi Cap Fund–Regular–Growth and 14.93% for its AMFI Tier I benchmark, the Nifty 500 TRI. The direct-growth plan showed 19.20% versus the same 14.93% benchmark. These are historical, scheme-specific averages through the last calendar month reported; they are neither forecasts nor recommendations, and the factsheet warns that past performance may not continue.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The example demonstrates how to read a rolling table. It does not show that all flexi-cap funds, all active funds or the market as a whole will beat an index. No suitably scoped primary-source figure establishes what proportion of Indian equity mutual funds underperform the Nifty, so avoid generalising from one scheme.

Read the factsheet and SID for reasons, not just rankings

Once the comparison is clean, look for an explanation that is consistent with the fund’s mandate. The monthly factsheet normally reports the objective, benchmark, total expense ratio (TER), portfolio, performance and risk statistics. The SID sets out the strategy, permitted investments, risk factors, restrictions and other legal details.

Objective and portfolio

  • Check whether the current portfolio still resembles the stated style: large-cap, flexi-cap, value, growth, sector or another mandate.
  • Review market-cap and sector weights, concentration in the largest holdings, foreign securities exposure and cash levels where disclosed.
  • Look for a manager, strategy or benchmark change and note when it took effect.
  • Ask whether the fund’s role in your asset allocation—core equity, satellite exposure or a specific style—is still needed.

Costs and plan structure

Compare the TER shown for your exact plan. A direct plan and a regular plan of the same scheme can have different expenses and therefore different net returns. A modest annual cost difference compounds over long periods, but a lower TER alone does not establish that a fund is superior: mandate, implementation and risk still matter.

Risk measures

Factsheets may include standard deviation, beta, Sharpe ratio, turnover and other measures. Standard deviation describes variability, beta describes sensitivity to the benchmark, and Sharpe ratio relates excess return to volatility under the methodology used by the publisher. Read the definitions and period alongside each number; do not rank funds using one statistic in isolation.

SEBI Investor defines tracking error as “the standard deviation of the difference between a portfolio’s returns and its benchmark’s returns over a specific period.” It is dynamic and is commonly discussed for passive replication. In an active fund, a high or changing tracking error can simply indicate active risk; it does not, by itself, prove that the fund is defective. Compare the size and direction of the return gap with the fund’s stated active mandate.

Decide whether to hold, monitor or change the fund

Use a written decision rather than reacting to a headline ranking. The following framework separates a temporary result from a reason to alter the portfolio.

Finding Reasonable next action
One short period is weak, but the benchmark, mandate and longer rolling results remain consistent. Continue the planned review schedule; do not switch solely on that period.
The Nifty 50 is not the scheme’s stated or suitable benchmark. Recalculate the comparison against the scheme’s appropriate TRI before deciding.
The fund trails its suitable benchmark across several matching windows, with no clear mandate-based explanation. Investigate portfolio construction, manager or process changes, costs and risk; then consider alternatives that serve the same role.
The objective, benchmark or portfolio has changed and no longer fits your goal. Reassess the holding as a portfolio-allocation decision, independent of recent returns.
Your time horizon, risk capacity or financial goal has changed. Rebuild the allocation around the new circumstances; performance alone is not the deciding variable.

This is not a mechanical sell rule. The cited investor guidance does not set a universal number of months, percentage points or rolling windows that requires an exit. A persistent gap is evidence to investigate, not an instruction to trade immediately.

Check transaction, tax and implementation details before switching

A switch can create consequences that do not appear in a performance chart. Exit-load terms are scheme-specific and can vary by purchase date, amount and holding period. Tax treatment depends on the fund, transaction, holding period and your circumstances, and current rules can change. Verify the latest scheme documents and official tax material before redeeming or switching; do not rely on a generic rule of thumb.

Plan the replacement before selling

  1. Define the role the existing fund was meant to fill and the benchmark that best represents that role.
  2. Compare potential replacements on the same TRI basis, plan type, option, dates, risk and portfolio breadth.
  3. Check whether the replacement creates unintended concentration or duplicates another holding.
  4. Estimate exit-load and tax effects using current official information.
  5. Decide whether to move all at once or in stages only after considering your risk, cash needs and implementation constraints.

Do not sell merely to make a chart look better. A replacement that has recently outperformed can also reverse when market leadership changes. The decision should be about suitability and repeatable process, not the most attractive trailing number.

Use an adviser when the documents are difficult to interpret

AMFI notes that an adviser can help analyse an SID. This can be useful when a benchmark has changed, a strategy is complex, or your tax and cash-flow situation makes the choice consequential. Verify the person’s regulatory credentials independently, understand how they are paid and ask for the assumptions behind any recommendation. No particular adviser or programme is endorsed here.

Set a review process that prevents emotional switching

AMFI’s investor guidance says you do not need to fret over scheme performance daily when your investment horizon exceeds a year, but keeping aware of progress is good practice. A practical process is to review the latest factsheet and relevant disclosures at a defined interval—such as when you rebalance or when a monthly factsheet is released—rather than checking every market move.

  • Record the benchmark, plan, option, TER and objective at each review.
  • Update fixed-period and rolling-return comparisons using identical dates.
  • Note material changes in portfolio, manager, mandate or risk measures.
  • Revisit the fund’s role whenever your goal, horizon or ability to tolerate losses changes.
  • Document the reason for holding, monitoring or replacing the fund so a short-term fall does not rewrite your plan.

Common mistakes to avoid

  • Comparing with the wrong index: a Nifty 50 comparison can be inappropriate for a broad-market or flexible strategy.
  • Using a price index against a TRI fund return: omitted distributions make the index look weaker than its comparable total return.
  • Mixing SIP and lump-sum calculations: different cash-flow timing produces different return measures.
  • Judging from one endpoint: a short trailing period may capture an unusual market phase.
  • Ignoring plan expenses: direct and regular plans are not interchangeable for return comparison.
  • Treating tracking error as a failure label: in an active fund it can reflect deliberate active risk.
  • Assuming a past winner will continue: the June 2026 factsheet explicitly warns that past performance may not continue.
  • Trading before checking consequences: exit-load and tax effects are specific to the scheme and investor.

A concise review checklist

  1. Write down the exact scheme, plan, option, purchase dates and cash flows.
  2. Read the latest factsheet and SID; confirm objective, benchmark, TER, portfolio, manager and disclosed changes.
  3. Use the appropriate benchmark’s TRI and match dates and return methodology.
  4. Compare multiple fixed periods and available rolling windows.
  5. Interpret risk, concentration, turnover and tracking error in the context of the mandate.
  6. Ask whether the fund still performs the role you originally selected it for.
  7. Check current exit-load and tax information before any transaction.
  8. Switch only when the evidence and your portfolio objective support the change, not because of one disappointing period.
