Do not sell an equity mutual fund solely because it trailed its benchmark for one period. First confirm that the benchmark represents the same market segment, compare the fund over several reporting periods, read the fund’s explanation of performance, and check expenses and share-class differences. If the comparison is appropriate and the long-term evidence no longer supports the fund’s role in your portfolio, compare replacements and account for taxes and transaction costs before switching.
Why a benchmark shortfall needs investigation
A fund can trail an index for sensible, disclosed reasons—or because the comparison is inappropriate, costs are excessive, or the fund no longer does what you hired it to do. The size of the gap matters, but so do the benchmark’s construction, the period measured, the return calculation, and the share class you actually own.

The U.S. Securities and Exchange Commission (SEC) describes benchmark selection as an “apples to apples” exercise. A benchmark representing a different market segment or different types of securities can make a sound fund look bad or a weak fund look acceptable. The SEC also cautions that past performance is not a reliable predictor of future performance. There is no official rule saying that an active equity fund should be sold after a specified number of months or after a particular percentage of underperformance.
Step 1: Verify that the benchmark fits the fund
Match the market segment
Start with the fund’s prospectus and shareholder report. Identify whether the portfolio is intended to hold large-, mid- or small-cap stocks; domestic, international or emerging-market securities; growth, value or a blend; or a combination of those categories. Then read what the stated benchmark actually represents.

A broad domestic equity index is not automatically the right yardstick for a fund focused on smaller companies, foreign markets, a particular industry or a specific investment style. A shareholder report may show both a broad-based securities market index and one or more narrower indexes. Read the descriptions rather than choosing the index with the best-looking result.
Check the types of securities included
Two equity funds can have different exposure even when both are described as “stock funds.” One may hold common stock only, while another may use depositary receipts, real-estate securities, foreign shares, cash or derivatives. Differences in security types, geographic exposure and sector weights can explain part of a return gap. The comparison is meaningful only when the benchmark reflects the mandate the fund says it follows.
Compare returns on the same basis
Fund returns normally reflect the fund’s operating expenses, while an index return may not reflect the fees and expenses an investor would pay to own a product that tracks it. Sales charges may also be included or excluded depending on the performance figure. Determine whether each number is a total return, whether distributions are reinvested, and whether sales charges are included. Do not compare a fund’s return after expenses with an index figure that ignores all costs and then treat the entire difference as investment-manager failure.
Step 2: Examine more than one reporting period
Use the shareholder report’s required horizons
The current shareholder report includes average annual returns for one, five and ten years, or for the fund’s shorter life when it has not existed that long. It also includes a performance graph and management’s discussion of factors that materially affected results. Record the fund and benchmark figures for every available period instead of focusing on the most recent year.
A one-year lag tells you what happened in that year. It does not establish that the fund has a persistent problem. A sharp weak year after a steadier five- or ten-year record can reflect a particular market environment, such as a period in which the securities or style the fund owns were out of favor. Conversely, a small gap repeated across several appropriate periods deserves more attention than a large gap confined to one unusual market.

Include different market conditions
Look for periods that include rising and falling markets, changing interest rates and different leadership among sectors or investment styles. Selecting only a favorable window can make a fund look better than it has been; selecting only the latest weak window can make a temporary setback look permanent. Longer-term figures are not a guarantee, but they provide a broader record for judging whether the fund’s behavior is consistent with its stated role.
Keep the limits of performance history in view
The SEC’s investor bulletin states that a fund’s past performance is not a good predictor of its future performance. A long record can help you evaluate consistency and the consequences of costs, but it cannot prove that the fund will outperform, or even match, its benchmark next year. Treat the historical comparison as evidence for a decision, not as a forecast.

Use the management discussion
The shareholder report’s narrative identifies material factors affecting results during the reporting period. It may explain how sector allocation, security selection, currency movements or market conditions affected the portfolio. Check whether that explanation is consistent with the fund’s stated objective and strategy.
Management’s explanation is a description of what happened, not independent proof that the strategy will recover. Note whether the result came from an intentional part of the mandate or from an exposure you did not expect to own. If the report says the fund lagged because its strategy avoided a market segment that led the index, that is different from an unexplained gap after costs and benchmark differences are removed.
Read the prospectus alongside the report
The prospectus sets out the objective, principal strategies and principal risks. Confirm that the fund still matches the role you intended it to play. A fund that takes concentrated positions, invests internationally or uses a value-oriented approach can be expected to behave differently from a broad market index. The relevant question is whether that difference is acceptable for your goal and risk tolerance, not whether the fund matched an index designed differently.

Step 4: Separate investment performance from costs and share class
Measure the drag from expenses
Fund expenses are deducted from assets and reduce the return delivered to shareholders. Review the prospectus fee table for the expense ratio and any other recurring charges. Also check whether the published performance figure includes sales charges or other purchase-related costs. When comparing alternatives, use figures calculated on a consistent basis.
The SEC identifies FINRA’s Fund Analyzer as a tool that can help compare fees and expenses for certain mutual funds and exchange-traded funds. A fee comparison is most useful when you enter the actual share class, investment amount and expected holding period rather than using a generic fund name.
Confirm the exact share class
Different classes of the same mutual fund own the same underlying portfolio but can have different fee structures and net returns. Eligibility may depend on the amount invested, the expected holding period and whether the purchase is made through a professional intermediary or directly. A class with an upfront sales charge, a higher ongoing distribution fee or a different service arrangement can trail another class even though the managers buy the same securities.
Find the share-class identifier on your statement and match it to the prospectus and shareholder report. If another eligible class has lower ongoing costs, the share-class issue may be more actionable than changing the entire fund. Any exchange or conversion should still be checked for tax, plan and transaction consequences.
Step 5: If it is an index fund, investigate tracking causes
Index funds are designed to follow an index, not necessarily to beat it. Investor.gov identifies several reasons an index fund can lag: management fees and other expenses, trading costs, tracking error and the use of sampling rather than holding every security in the index.

Check the implementation method
Read the fund documents to see whether it holds all index constituents or a representative sample, how often it rebalances and whether it uses derivatives or other techniques. Sampling can lower trading or custody costs, but the sample may not behave exactly like the full index.
Look at tracking over time
Compare the fund’s return with the index over the same periods and on the same return basis. A modest, relatively stable shortfall may largely reflect the fund’s expense ratio and routine trading costs. A changing or unusually wide gap warrants a closer look at rebalancing, market liquidity, corporate actions and the fund’s stated tracking-risk disclosures. These tracking considerations apply to index funds; they are not a diagnosis for every actively managed equity fund.
Step 6: Decide whether the fund still belongs in your plan
Reasons to keep monitoring
- The benchmark matches the fund’s mandate and security types.
- The shortfall is limited to a short or unusual period and the longer record remains consistent with the strategy.
- The report explains the result in terms that fit the objective and risks you accepted.
- Expenses and the share class are reasonable for the service and access you receive.
- The fund still supplies the exposure your asset-allocation plan requires.
Keeping a fund is not the same as assuming it will recover. Set a review date, record the benchmark and share class, and monitor the next shareholder report without making a decision based on daily price movements.
Reasons to conduct a replacement comparison
- The benchmark is unsuitable, so the apparent underperformance does not answer the question you need answered.
- The fund’s objective, strategy or risk profile no longer matches your plan.
- Costs are materially higher than comparable options after accounting for the services and share class available to you.
- An appropriate benchmark shows a repeated long-term shortfall that the fund’s disclosures do not make acceptable to you.
- An index fund has a tracking gap that is larger or less stable than you are willing to accept.
These are decision factors, not an automatic buy-or-sell formula. Your goal, time horizon, tolerance for volatility and need for a particular market exposure determine how much weight each factor deserves.

| Comparison area | Questions to answer |
|---|---|
| Mandate and benchmark | Does each fund cover the same equity segment and security types? Is the benchmark appropriate for that mandate? |
| Performance | What are the one-, five- and ten-year average annual returns, or the available shorter history? Do the periods include different market conditions? Are sales charges treated consistently? |
| Costs | What is the expense ratio? Are there sales charges, account fees or trading costs? Which share class are you eligible to buy? |
| Strategy and risk | What does the prospectus say the fund will own, and what risks does it emphasize? Does the shareholder report explain the recent result? |
| Investor consequences | Would changing affect taxes, holding-period plans, transaction costs or rules of the account in which the fund is held? |
A candidate with a better recent return is not automatically a better replacement. Make sure its benchmark, strategy and risks provide the exposure you actually need, and compare costs using the same share-class assumptions.
Check taxes, transaction costs and account rules before switching
In a taxable account, selling can realize a capital gain or loss. The tax result depends on your purchase price, holding period, other gains and losses, and applicable law. In a retirement or employer plan, exchanges may follow different rules, but the plan can impose its own restrictions or fees.
Also check redemption fees, account-transfer charges, transaction costs and any minimum-balance requirements. The SEC notes that closing or transferring an account can create fees or tax consequences in some circumstances. General fund disclosures cannot determine the result for your specific account, so review the account agreement and obtain tax advice when the consequences are material.

- Check the consequences of change. Before placing an order, verify taxes, redemption or transaction charges, plan rules and eligibility for the replacement share class.
Common situations and the appropriate response
The benchmark is broader than the fund
A small-company or international fund may trail a broad domestic index simply because the markets moved differently. Replace the comparison with an appropriate benchmark before judging the manager.
The fund lagged for one year
Use the five- and ten-year figures, the graph and the management discussion. A single weak year is a reason to investigate, not a stand-alone sell signal.
The fund has persistent, unexplained lag
After confirming a suitable benchmark, consistent return treatment, costs and share class, decide whether the long-term record still justifies the fund’s role. Compare alternatives rather than relying on a preset percentage or time limit.
An index fund trails its index
Examine the expense ratio, trading costs, sampling method and reported tracking error. A small stable difference may be structural; a larger or changing difference requires closer review of the fund’s implementation and disclosures.
A cheaper share class is available
Check eligibility, minimums, services and any conversion or transaction charges. Moving to a lower-cost class of the same portfolio can address the problem without changing the investment exposure, but the account-specific consequences still matter.
