First compare the sector fund’s current percentage of your entire portfolio with the allocation your investment plan calls for. Then look through the fund’s holdings and compare them with your other funds: a broad-market fund and a sector fund can own many of the same companies, making your real exposure more concentrated than the labels suggest.
If the fund is above your intended allocation, you can direct new contributions to underweight holdings, sell part of the overweight position and reinvest the proceeds, or combine both approaches. In a taxable account, check potential capital-gains taxes, fund distributions and trading costs before selling. U.S. Securities and Exchange Commission (SEC) guidance does not set a universal sector-fund percentage or rebalancing schedule; the appropriate target depends on your goals, time horizon, risk tolerance and the rest of your portfolio.

Decide what “too large” means for your plan
A sector fund is too large when it exceeds the allocation you intentionally chose—not because it crosses a number that applies to every investor. The SEC explains that asset allocation should reflect your investment goal, time horizon and risk tolerance. Those factors also determine how much concentration you are willing to accept.
Write down your intended mix before changing the holding. Include the sector fund, broad stock funds, bonds, cash and any individual securities. If you never established a target, create one based on the purpose of the money and when you expect to use it. The SEC’s investor education materials do not prescribe a maximum percentage for a sector fund.

A sector position may be deliberately larger than a diversified fund if it is part of your plan and you can tolerate the resulting volatility. The issue is an unintended drift from your plan, not the mere existence of a focused holding.
Read the SEC’s background on allocation and diversification at Investor.gov’s Asset Allocation and Diversification guide.
Why a sector fund can create hidden concentration
The fund wrapper does not guarantee diversification
Mutual funds and exchange-traded funds (ETFs) pool investments, but a fund limited to one industry or sector can still be narrowly concentrated. Investor.gov states: “But a mutual fund or ETF won’t necessarily provide diversification, especially if it is narrowly focused (such as on one industry sector).” Review the fund’s prospectus, strategy and current holdings rather than relying on the word “fund.”
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Repair Windows errors before they cause bigger problems3Fix the driver behind crashes, sound loss and screen glitchesOverlap can raise your effective exposure
Compare the sector fund’s largest positions with the largest positions in every other fund you own. A broad-market fund may already hold many of the same companies. If the sector fund and the broad fund both have significant positions in those companies, your portfolio’s exposure to that industry, company or economic driver can be much higher than the sector fund’s stated percentage.
Check both the number of overlapping holdings and their portfolio weights. Two funds can have only a few names in common but still create substantial concentration if those names are among the largest positions. The SEC specifically recommends checking whether the top holdings of funds differ when evaluating diversification.

Read the risk language, not only the holdings list
The prospectus describes the fund’s investment objective, strategies and principal risks. Sector-specific risks can include dependence on a narrow group of industries or companies. Use the SEC’s explanation of prospectus risk sections as a guide: How to Read a Mutual Fund Prospectus.
Audit your portfolio before making a trade
Use a current account statement and the latest fund holdings. Values change with market prices, so calculate the percentage using the same valuation date for all holdings.

- Calculate the sector fund’s share of the whole portfolio. Divide its current market value by the combined value of the assets included in your plan.
- Identify the intended allocation. Record the target percentage or range you chose for the sector fund and for the underweight assets you would use for rebalancing.
- Look through each fund. Download or review current holdings and note major positions, sector classifications and any stated concentration risks.
- Map overlap. Mark companies or sector exposures that appear in more than one fund. Consider the combined weight, not just whether a name appears once.
- Separate intentional exposure from drift. A position can be large by design. Decide whether the current size still fits your goal, time horizon and ability to withstand losses before treating it as an error.
This process answers “How can I tell whether my portfolio is diversified?” more reliably than counting the number of funds. Several funds can hold the same companies, while one broad fund may provide wider exposure than its label suggests.
Choose how to rebalance the overweight sector fund
Rebalancing means bringing holdings back toward an intended allocation. SEC guidance describes three practical approaches: redirect new money, sell overweight investments and buy underweight investments, or combine the two.
Option 1: Redirect new contributions
Change the investment instructions for future deposits, payroll contributions or automatic purchases so that new money goes to underweight holdings instead of the sector fund. This avoids a sale at that time and may reduce immediate tax consequences in a taxable account.

The trade-off is speed. If the sector fund is substantially above target, contributions alone may take a long time to change the portfolio percentage, especially if the fund continues to rise. Recalculate the allocation after a defined interval rather than assuming the drift has been corrected.

Option 2: Sell part of the overweight position
Sell enough shares to move toward the target, then direct the proceeds to the underweight holdings in your plan. This changes the allocation promptly, but a taxable sale can realize gains or losses and may incur transaction costs. Confirm the account’s tax treatment, cost basis and trading charges before placing the order.
In a retirement account, the tax mechanics may differ from those in a taxable brokerage account, but account-specific rules still apply. The SEC’s beginner guide discusses selling overweight investments and buying underweight investments as rebalancing methods: Beginners’ Guide to Asset Allocation, Diversification, and Rebalancing.
Option 3: Combine sales with redirected contributions
You can make a smaller sale now and direct future contributions away from the sector fund. This can reduce the size of a taxable transaction while moving the portfolio faster than contributions alone. Set the intended destination for the proceeds and the new contributions before trading so that the combined result matches your plan.
Do not treat rebalancing as a forecast
Rebalancing restores a chosen mix; it is not a prediction that the sector will fall or that another asset will outperform. The SEC presents it as a discipline for maintaining an allocation rather than a response to recent performance. Avoid changing the target simply because a sector has recently risen or fallen unless your goals, time horizon or risk tolerance have changed.

Check taxes, distributions and costs before selling
Taxable-account consequences
In a taxable account, selling appreciated shares can create a realized capital gain, while selling at a loss can have separate tax implications. The amount and timing depend on your cost basis, holding period, tax jurisdiction and personal circumstances. General investing guidance cannot calculate your tax bill; consult the account records and a qualified tax professional when needed.
Fund distributions can create tax bills without a sale
Mutual funds and ETFs may distribute capital gains or income to shareholders. In a taxable account, those distributions may be taxable even if you reinvest them. Review a fund’s distribution information and the account’s tax documents when evaluating the cost of continuing to hold it. Investor.gov explains these issues in Fund Distributions – Investor Bulletin.
Trading and fund expenses
Before changing positions, check commissions or other transaction charges, bid-ask spreads where relevant, and the fund’s ongoing expense ratio and other fees. The SEC notes that both mutual funds and ETFs have fees and expenses. Costs reduce returns, so compare the expenses of the current and replacement investments as part of the decision.
SEC information on fund structures and expenses is available in Characteristics of Mutual Funds and Exchange-Traded Funds (ETFs). The SEC notes that ETFs often have fewer capital-gains distributions than similar mutual funds, but that is not a guarantee for every ETF or every year.

- Quick-Dry Long Lasting Ink:0.7mm black ink can slide effortlessly, dry immediately, & is not easily dirty. It has a high-capacity reservoir (up to 1300 meters), which is very suitable for left-handed & right-handed users.
- Sleek Design for Journaling & Planning: Engineered with a low center of gravity and precision tip for steady ink flow, these journaling pens excel at note-taking, sketching, planning, and more. They combine stylish pens with top-tier performance.
- Rolling Ball Design:The pocket clip with roll ball design can be easily attached to notebook pockets and binders, in addition, the fidget on the pen clip is also a small toy for your daily thinking to relieve stress.
- Comfortable Non-Slip Grip:The ergonomic pen barrel has a soft rubberized coating for a comfortable, non-slip grip, so you won't get fatigued even after long hours of writing.
- Calendar review: check the allocation on a schedule such as every six or twelve months. These intervals are examples, not required timing.
- Threshold review: rebalance when an asset moves a preset amount away from its target. The threshold should be chosen as part of your plan rather than copied from a universal rule.
Investor.gov says rebalancing generally works best when done relatively infrequently. Checking constantly can turn routine maintenance into repeated trading and can encourage decisions based on short-term sector performance. Put the review date or threshold in your investment policy, then apply it across the portfolio.
Compare the available actions on five practical dimensions
Use the same questions for a contribution change, a partial sale or a combination:
| Decision dimension | What to examine |
|---|---|
| Concentration reduction | How much the action lowers the sector fund’s weight and overlap with other holdings |
| Fit with the plan | Whether the resulting mix matches your target allocation and risk tolerance |
| Tax effect | Potential gains, losses and fund distributions in the specific account |
| Costs | Transaction charges, spreads and ongoing fund expenses |
| Speed | How quickly the portfolio must move toward the intended allocation |
A contribution-only approach may score well on immediate tax control but poorly on speed. A sale may correct concentration quickly but create a taxable gain and trading costs. A combined approach can balance those trade-offs. The appropriate choice depends on your account and plan, not on a universal sector percentage.
Illustrative example: why the SEC’s numbers are not rules
SEC educational material uses an example in which a 60% stock allocation grows to 80% because of market movement. That example demonstrates how an allocation can drift and why an investor might rebalance; it does not establish a correct stock percentage, a sector-fund limit or an optimal schedule.
Apply the same logic to a sector fund: measure the current weight, compare it with your chosen target, examine overlap and then select the least costly method that brings the portfolio back toward that target. Do not convert the SEC’s illustrative figures into a personal rule of thumb.
When a sale may not be the first move
- The position is only slightly above target: Redirecting new contributions may correct the drift without an immediate sale.
- The account has large unrealized gains: Compare the tax cost of selling now with the time required for contributions to reduce the percentage.
- The fund overlaps heavily with other holdings: A modest sale may not reduce the underlying exposure enough; review the overlapping funds as a group.
- Your plan has changed: If your goal, time horizon or risk tolerance is different, revise the target allocation first, then rebalance to the new plan.
- You need a rapid change: If concentration creates a risk you cannot accept, a sale may be more appropriate despite costs, subject to account and tax considerations.
A repeatable rebalancing checklist
- Write the goal, time horizon and risk tolerance that support your target mix.
- Measure the sector fund as a percentage of the whole portfolio.
- Review its prospectus, current holdings and principal risks.
- Compare major positions and sector exposures across all other funds.
- Choose contributions, a partial sale or a combination.
- Estimate taxes, fund distributions, trading charges and ongoing expenses before executing.
- Place trades or update contribution instructions to match the target.
- Record the new allocation and the review date or drift threshold.
- Reassess only when the rule is met or your personal circumstances change.
Important limits of this guidance
This is general U.S. investor education, not individualized financial, tax or legal advice. The SEC materials do not provide a safe sector-fund percentage, a forecast of losses, or a prediction of future returns. Your jurisdiction, account type, cost basis, fund design and personal circumstances determine the consequences of a particular transaction. If you cannot determine your exposure or the tax effect, obtain advice from an appropriately qualified professional before trading.
