Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Clear out junk files and repair common Windows errors3Fix the driver behind crashes, sound loss and screen glitchesDo not sell solely because a mutual fund lagged its benchmark and category for one period. First verify that the comparisons are valid, then test whether the shortfall persists over five- and 10-year periods, identify the effects of fees and share class, and check for changes in risk, strategy, or management. Hold the fund when the gap is temporary and consistent with its disclosed role. Consider a lower-cost share class when the portfolio is suitable but expenses are excessive. Replace it only when persistent, unexplained underperformance or a material change means it no longer serves your objective—and weigh taxes and trading costs before acting.
Start by checking whether the comparison is fair
A benchmark and a category answer different questions. The fund’s primary benchmark is the index named in its prospectus and shareholder reports as the standard for its investment objective. A category compares the fund with other funds that have broadly similar mandates. Neither comparison is meaningful if the underlying exposures differ.

Confirm the fund’s stated benchmark and objective
Read the current prospectus rather than relying on a website label or a data-screen default. Note the exact benchmark name, whether it is a price-return or total-return index, and the fund’s objective. A small-cap value fund should not be judged as if it were a broad large-cap index fund; a short-term bond fund should not be expected to match a long-duration government bond index.

Match the return basis and dates
Use total returns when comparing with a total-return index. Make sure both figures include or exclude distributions in the same way, use the same ending date, and cover the same period. Check whether the fund return is reported after expenses (as investor returns normally are) while the index is shown before implementation costs. That difference is not evidence of manager failure by itself.

Use an appropriate peer category
Category peers are intended to provide an apples-to-apples test, but categories can still contain meaningful differences in asset allocation, sector weights, country exposure, capitalization, credit quality, duration, or cash. A fund that intentionally avoids a sector that led the market can trail its category during that sector’s surge while remaining faithful to its mandate. Ask whether the risk and style were disclosed and suitable for the job you assigned the fund.
- Record the primary benchmark exactly as stated in the prospectus.
- Check that the peer category contains funds with comparable objectives and risk.
- Align measurement dates and use consistent total-return treatment.
- Identify whether the benchmark changed during the period being reviewed.
Measure persistence instead of reacting to one bad year
Build a record that separates a temporary setback from a continuing problem. The Securities and Exchange Commission’s shareholder-report guidance says to pay particular attention to five- and 10-year returns. It also cautions that a sharp one-year loss after steady longer-term results may be an isolated event.
| Period to review | What it can tell you | How to use it |
|---|---|---|
| One year | Recent market regime, positioning, and drawdown | Use as a diagnostic, not a stand-alone sell signal. |
| Three years annualized | Performance through more than one market phase | Look for recurring style or risk effects. |
| Five years annualized | Medium-term consistency after costs | Give this substantial weight, while checking mandate changes. |
| 10 years annualized | Long-cycle record, where available | Test whether the process worked across different conditions. |
| Calendar-year and downside results | When and how the gap occurred | Determine whether losses were concentrated in one event or repeated. |
Annualized returns can hide the path. Add calendar-year results, maximum drawdowns, and periods of relative weakness. A fund that lagged only during a single style cycle is different from one that trailed in both rising and falling markets. Also check whether the displayed history belongs to the same adviser, mandate, and benchmark that exist today; a long record can combine materially different regimes.
No regulator sets a universal number of years or percentage-point gap that automatically means “sell.” The appropriate threshold depends on the fund’s mandate, risk, costs, management continuity, tax position, and available substitutes.

Separate investment performance from the return you actually receive
Costs create a hurdle before you see a return. The SEC states: "A fund with high costs must perform better than a low-cost fund to generate the same returns for you." Record every charge attached to your share class, not just the headline expense ratio.
Inventory all fund and account charges
- Expense ratio, including management and operating expenses.
- Sales loads or other purchase charges.
- 12b-1 or distribution and service fees.
- Purchase, redemption, exchange, or account-maintenance fees.
- Advisory, platform, transfer, or closure fees outside the fund.
Different share classes can own the same portfolio while charging different expenses. The securities may be identical, but your net return is not. Check whether your account is eligible for a lower-cost institutional, retirement, or no-load class and whether moving would trigger a sales charge or tax.
Understand the compounding effect
An SEC fee bulletin dated July 23, 2025 illustrates the long-term effect with a hypothetical $100,000 investment growing 4% annually for 20 years. An annual fee of 0.25% leaves approximately $208,000, 0.50% leaves about $198,000, and 1.00% leaves about $179,000. These are illustrations, not forecasts; actual returns, cash flows, and taxes will differ.

A separate SEC example starts with $10,000 earning 10% before expenses. At 1.5% annual expenses, the value is about $49,725 after 20 years, versus about $60,858 at 0.5% expenses. The difference comes from compounding, not from a one-time deduction. Use FINRA’s Fund Analyzer to model your own balance, contributions, holding period, and candidate funds.

Determine whether risk or style explains the lag
Compare the fund with its benchmark and peers on the exposures that drive returns, not just on the final percentage. Review:
- Volatility, maximum drawdown, and downside capture.
- Sector, country, capitalization, and individual-security concentration.
- For bond funds, duration, yield-curve exposure, credit quality, defaults, and cash.
- Growth, value, quality, momentum, or other style tilts.
- Cash levels and the use of derivatives or defensive positions, if disclosed.
A fund may trail a broad index because its mandate deliberately excludes the index’s strongest segment. That can be acceptable when the exposure was disclosed, the risk fits your plan, and the fund still performs its intended portfolio role. It is more concerning when the portfolio drifts from the stated objective, takes uncompensated risks, or behaves unlike both its benchmark and its category.
Check for manager, adviser, and process changes
Historical results are less informative when the people or process that produced them have changed. Read the latest shareholder report, prospectus supplements, and notices for:
- Departure of the portfolio manager or a change in the management team.
- A new adviser, sub-adviser, ownership structure, or operating arrangement.
- A revised investment objective, mandate, or primary benchmark.
- A merger, reorganization, liquidation plan, or change in share-class terms.
- Changes in security-selection, risk-control, trading, or asset-allocation process.
The SEC specifically warns that the adviser or portfolio manager responsible for earlier success may no longer manage the fund. If a new team has only a short live record, treat the older performance as context rather than proof of the current process.

Choose an action based on the diagnosis
| Action | When it fits | What to verify first |
|---|---|---|
| Hold and monitor | The gap is short-term, explained by disclosed style or risk, and the objective and team remain intact. | Set a review date and the specific conditions that would change your decision. |
| Move to a lower-cost share class | The portfolio and service are appropriate but expenses are unnecessarily high. | Eligibility, sales charges, tax treatment, and whether the same portfolio is used. |
| Replace the fund | Underperformance persists and remains unexplained after costs, or the strategy, team, or objective changed materially. | Replacement objective, risks, costs, manager stability, and portfolio fit. |
| Obtain individualized advice | Taxes, concentrated holdings, retirement withdrawals, or a complex account make the consequences material. | The professional’s registration, fees, and conflicts disclosures. |
Do not use a lower expense ratio as the sole reason to switch. A cheaper fund with a different duration, sector concentration, or volatility can create a larger portfolio risk than the fee savings justify.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. Before selling, calculate taxes and trading frictions
In a taxable account, selling can realize short- or long-term capital gains. A replacement fund can also distribute taxable gains or income, and its risk may differ from the holding you are leaving. In retirement accounts, taxes may be deferred, but transfer, closure, or transaction fees can still apply. The SEC advises considering tax consequences and fees when moving to a new firm, professional, or account type.
- Identify the account type and your cost basis, holding period, and unrealized gain or loss.
- Ask the fund provider about redemption fees, exchange restrictions, settlement timing, and any short-term trading policy.
- Estimate the tax and transaction cost of selling now versus holding or switching gradually, where permitted.
- Confirm that the replacement’s objective, benchmark, risk, liquidity, and distribution policy match the role in your plan.
- Place the trade only after checking the actual share class and order instructions; retain confirmations and updated cost-basis records.
Compare replacement funds on the dimensions that matter
When evaluating two or more candidates, create one worksheet and fill in the same fields for each. A lower recent return can be reasonable if a candidate offers a better risk profile or fills a missing role; a higher return can be a warning if it came from concentrated, undisclosed exposure.
| Comparison axis | Questions to answer |
|---|---|
| Objective and benchmark fit | Does the mandate match the job in your portfolio, and is the benchmark a fair test? |
| Category and risk exposures | Are volatility, drawdown, sectors, countries, duration, credit, and concentration appropriate? |
| Five- and 10-year results | How did each fund perform after expenses across different market conditions? |
| All-in shareholder cost | What are the expense ratio, loads, distribution fees, and account-level charges? |
| Manager tenure and process | Who makes decisions now, and has the process been stable? |
| Tax efficiency and distributions | How frequently has the fund distributed gains or income, and how might that affect you? |
| Liquidity and transaction terms | Are there redemption fees, exchange limits, minimums, or settlement constraints? |
| Portfolio fit | Will the replacement duplicate another holding or leave an unintended gap? |

Comparing a fund with the wrong index
A broad market index may make a specialized fund look defective. Use the benchmark named in the prospectus and understand its construction.
Ignoring net-of-fee results
Looking only at a gross or published index return overstates what a fund investor receives. Include every share-class and account charge.
Assuming a familiar manager is still in charge
Confirm current manager names, tenure, adviser, and process in the latest filings. A historical star record may not describe the present fund.
Switching without a replacement plan
Selling first can leave cash uninvested or create an unintended risk change. Document the role, target exposure, and implementation of the new holding before the trade.
A practical review checklist
- Prospectus benchmark and objective copied exactly.
- One-, three-, five-, and 10-year annualized returns recorded on matching dates.
- Calendar-year results and major downside periods reviewed.
- Expense ratio, loads, 12b-1 fee, share class, and account charges listed.
- Volatility, drawdown, concentration, sector or country weights, and bond risks compared.
- Manager, adviser, mandate, benchmark, and process changes checked.
- Tax basis, holding period, redemption terms, and transfer costs estimated.
- Replacement evaluated for objective, risk, cost, management, tax efficiency, liquidity, and portfolio fit.
- Decision, monitoring date, and conditions for reconsideration written down.
The result should be a documented decision rather than a reaction to a red number. If the fund remains suitable and the explanation is credible, monitoring can be rational. If the evidence shows a persistent, unexplained shortfall or a broken investment role, replacing it—after accounting for taxes, costs, and risk—is the more defensible choice.
