If your employer deducted too much tax from leave encashment, first establish whether the payment was made when you retired and whether you are covered by the government-employee exemption. Then obtain payroll’s calculation, reconcile it with Form 16 and your AIS or Form 26AS, ask the employer to correct an incorrect withholding statement, and claim any remaining excess as a refund in your income-tax return. The correct treatment depends on India’s rules for the payment year, your employer category, the leave and salary figures, and any earlier leave-encashment exemption.

This explanation is for India. Leave-encashment rules in another country may be completely different. The payment date also matters because salary through March 2026 remains under the Income-tax Act, 1961 framework, while salary paid from April 2026 is covered by the Income-tax Act, 2025 framework.

Leave encashed at retirement

Qualifying earned leave encashed when employment ends because of retirement is the situation addressed by the cited exemption. Retirement includes superannuation and other retirement circumstances recognized by the provision. Your calculation must still use the correct employee category, leave balance, salary history, service period and payment-year law.

Leave paid while you are still employed

A payment made during continuing employment should not automatically be treated as exempt retirement leave encashment. The retirement wording does not establish eligibility for an ordinary in-service payout. Ask payroll which provision it applied and verify the treatment for the payment date and the type of leave involved. Do not assume that an in-service payment is either fully exempt or fully taxable solely because the retirement rule exists.

Why this first check matters

A payroll system can apply a standard salary-tax setting without recognizing that a payment was made at retirement, or it can apply a retirement exemption to a payment that was made during service. Those are different fact patterns, so preserve the settlement letter, relieving or retirement order and payment date before challenging the deduction.

Work out the retirement exemption before challenging TDS

Central and state government employees

The Income Tax Department’s salary guidance describes qualifying retirement leave encashment for employees of the Central Government or a State Government as fully exempt. Confirm that your employer falls in that category and that the payment is qualifying earned-leave encashment at retirement. A government-owned company or other public-sector employer should not be treated as a Central or State Government employer without checking its legal status.

Other employees

For a non-government employee, the exempt amount is the least of these four figures:

  • the actual leave-encashment amount received;
  • the value of eligible unutilized earned leave, calculated using average monthly salary;
  • ten months of average salary; and
  • ₹25,00,000, the government-notified ceiling for qualifying payments made on or after 1 April 2023.

The ceiling is only an outer limit. The least-of-four calculation can produce a much smaller exemption, leaving a taxable balance. The tax on that balance is determined with your other income, deductions, regime choice and applicable rates for the year; the exemption ceiling itself is not a promise that ₹25 lakh will be tax-free.

Leave and service limits

The earned-leave quantity used in the calculation cannot exceed 30 days for each completed year of service with the employer from which you retire. The average salary is based on the ten months immediately preceding retirement. The statutory text also limits the relevant period of earned leave at credit and requires aggregation of qualifying exemptions received from multiple employers in the same year. Exemptions used in earlier years can reduce what remains available under the applicable ceiling.

Illustrative calculation

Suppose a non-government employee retires after six completed years with 180 eligible earned-leave days, receives ₹4,00,000, and has an average monthly salary of ₹60,000 for the prescribed ten-month period. The four comparison figures would be:

Comparison Illustrative amount
Actual receipt ₹4,00,000
Eligible leave value (180 days at ₹60,000 ÷ 30 per month) ₹3,60,000
Ten months’ average salary ₹6,00,000
Statutory ceiling ₹25,00,000
Least figure and potential exemption ₹3,60,000

On those assumptions, ₹40,000 would remain outside the exemption before the employee’s overall tax computation. This is only a worked example; use the salary components, leave records and prior exemptions that actually apply to you.

Why the deduction may be higher than the final tax

Tax deducted at source is an advance credit, not the final tax bill. Employers estimate annual salary, exemptions and deductions when they run payroll. A difference can arise if the employer did not receive your retirement documents in time, used the wrong leave balance, averaged the wrong salary period, ignored an earlier exemption, treated a non-government employer as a government department, or reported a different amount from the final settlement. An in-service payment can also be placed in the wrong retirement category.

Even when payroll’s withholding is technically correct on the information available at the time, your final return may show lower total tax because of other salary income, eligible deductions, losses or tax already paid. In that case the remedy is a refund claim through the return rather than a demand for a second payment from payroll.

Step-by-step process to recover excess tax

1. Record the facts and payment year

  1. Write down the payment date and the financial or tax year in which it was paid.
  2. State whether you retired, resigned, or remained employed when the money was paid.
  3. Identify whether the employer is the Central Government, a State Government or another type of employer.
  4. Record the leave category, leave days encashed, years completed with that employer, gross amount and salary figures used in the settlement.
  5. Note any leave-encashment exemption received from another employer or in an earlier year.

These details determine which calculation and statutory framework payroll should have used.

2. Request payroll’s complete working

Ask for the settlement calculation in writing. It should show the leave balance and leave type, the service period, the salary components included, the ten-month averaging period where relevant, the exemption calculation, the amount included in taxable salary and the TDS computation. Request the final-settlement statement, payslip and the employer’s explanation of why the deduction was made.

3. Reconcile the employer records

Compare the settlement statement and payslips with Form 16. Form 16 is the employer’s salary certificate and should show salary, exemptions or deductions considered and tax deducted. Check the tax credit appearing in your Annual Information Statement (AIS) and Form 26AS as well. Look for differences in the gross amount, the exempt amount, the tax deducted and the year in which each item was reported.

4. Send a focused correction request

Give payroll the specific discrepancy rather than a general complaint. Attach the retirement or relieving document, leave statement, settlement sheet and the relevant Form 16 or tax-credit entry. Ask whether it will recalculate salary TDS and, if its statement is wrong, file the applicable correction statement and issue corrected reporting or a corrected certificate. Keep the request and response because the return may need to reflect the corrected figures.

5. File the income-tax return accurately

Report the payment, the exemption supported by your facts and the TDS credit for the correct year. Do not claim the entire receipt as exempt merely because the employer deducted tax, and do not claim an exemption that payroll cannot support. The return’s computation determines whether the tax already paid exceeds your final liability.

6. Claim the refund in that return

If the completed computation shows excess tax paid, claim the refund in the income-tax return. The Income Tax Department’s ITR-1 FAQ states: “Yes, any excess tax paid by you can be claimed as refund by filing your Income Tax Return.” After processing, an accepted refund is credited to the bank account selected for that purpose. Ensure your bank details and return verification are correct so the credit is not delayed by an avoidable validation problem.

7. Escalate a calculation you cannot resolve

If payroll will not explain its figures, or your return does not reconcile with the tax-credit records, have a qualified tax professional review the documents and the payment-year law. This is particularly useful where several employers, earlier exemptions, disputed salary components or the 2026 legal transition are involved. The professional should work from your records rather than assume that every leave payout qualifies for the retirement exemption.

Documents to assemble before filing or disputing

  • retirement, superannuation, resignation or relieving letter showing the employment-ending event;
  • leave ledger identifying earned leave at credit and days encashed;
  • the final settlement statement and payslips;
  • salary records for the ten months immediately before retirement, where that calculation applies;
  • Form 16 for the relevant year and any corrected version;
  • AIS and Form 26AS entries for salary and TDS;
  • records of leave-encashment exemptions from another employer or an earlier year; and
  • bank evidence of the amount actually received, if the settlement figure is disputed.

Keep copies of your written request to payroll and its response. The documents establish whether the problem is an incorrect exemption, incorrect TDS reporting or simply an excess advance payment that belongs in the return.

Do not mix the 1961 Act and the 2025 Act

Payments through March 2026

Salary pertaining to financial year 2025–26 and paid up to March 2026 is subject to salary TDS under section 192 of the Income-tax Act, 1961. Tax credit for that financial year is reported in AIS for assessment year 2026–27. A correction relating to this old-Act period continues under the old framework even after the new Act starts.

Payments from April 2026

Salary for Tax Year 2026–27 paid from April 2026 is subject to section 392(1) of the Income-tax Act, 2025. The notified Income-tax Rules, 2026 place leave-encashment deductions in the new salary-return structure under section 19(1), with references to Table entries 13 and 14. Those new references do not, by themselves, determine your exemption amount. Use the law and return structure for the year in which the payment was made instead of copying an old section number into a new-year filing.

Question Why it changes the result
At retirement or during service? The cited exemption is for qualifying earned leave encashed at retirement; an in-service payout needs separate verification.
Central or State Government employer? Qualifying retirement encashment is described as fully exempt for these employees.
Other employer? The least-of-four calculation and statutory ceiling apply.
Earned leave or another leave category? The provision refers to earned leave at credit; payroll must identify the leave type.
Which payment year? The 1961 Act framework applies through March 2026, while the 2025 Act framework applies to salary paid from April 2026.
Any earlier or same-year exemption? Multiple-employer amounts are aggregated and prior use can reduce the remaining availability.
TDS or final liability? TDS is a credit; the return determines whether a refund is due.

When the employer’s figures are right but you still paid too much

Payroll may have withheld tax correctly based on its annual projection while your final income-tax computation produces a lower liability. That can happen without any payroll error. In that situation, ask for clarification, retain the correct Form 16, enter the credit in the return and claim the refund through the return. A payroll correction is needed only when the amount, exemption or TDS statement itself is wrong.

Questions to settle before submitting the return

  • Was the payment actually made at retirement, and can the ending of employment be documented?
  • Did payroll identify the employer category correctly?
  • Does the leave ledger show earned leave and the number of days used?
  • Does the salary average use the prescribed period immediately before retirement?
  • Were the 30-day-per-year service limit, the ceiling and earlier exemptions considered where applicable?
  • Does Form 16 match AIS and Form 26AS for the same year?
  • Is the payment governed by the 1961 Act period or the 2025 Act period?

If any answer is unclear, resolve that point before filing rather than entering a blanket exemption or omitting the income. The payment date, retirement status and supporting records control the result.
