What to Do If You Receive an Income Tax Notice About Cash Deposits

Do not assume the deposits are taxable, and do not ignore the letter. First identify the notice number, tax year, proposed change, deadline and response method. Then trace every questioned deposit to its actual source, remove transfers and redeposits from the comparison, and send a concise explanation with records that address the specific discrepancy. A CP2000 is a proposal—not a bill—and the notice itself controls how and when you must respond.

This is general U.S. federal guidance. A state notice, an examination letter or a different IRS notice can require a different process. Your notice number, facts and tax year govern.

Why a cash deposit can appear in an IRS notice

The IRS matches information reported by employers, banks, brokers, payment processors and other third parties with amounts on filed tax returns. A mismatch can produce an underreported-income notice even when the disputed bank activity was not income. The IRS sources reviewed do not establish that every bank deposit is reported, that every notice mentioning deposits is a CP2000 or CP2501, or that a particular taxpayer’s notice was caused solely by physical cash.

Cash is a form of money, not a tax classification. A deposit could be business revenue, wages, a taxable sale, a loan, a gift, a transfer from another account, a reimbursement, or money redeposited after an earlier withdrawal. The tax result depends on the source and the applicable rules, not on the fact that money entered a bank account.

Identify exactly what notice you received

Read every page before deciding what to send. Record the agency name, notice number, tax year, amount or return line in question, response date, required form, submission options and the contact information printed on the letter. Keep a complete copy, including enclosures.

CP2000: proposed underreported income

A CP2000 is issued when IRS matching identifies a possible difference between third-party information and your return. It generally lists the payer, information-document type, taxpayer to whom the information return was issued, reported and corrected amounts, and proposed changes to income, payments, credits or deductions. IRS Topic 652 states: “The CP2000 isn’t a bill, it’s a proposal to adjust your income, payments, credits, and/or deductions.” You must respond by the date on the notice even if you believe the proposed adjustment is wrong.

CP2501: another proposed-change notice

A CP2501 also concerns information that does not match the return. It is not a bill, but it requires a response. Follow the individual letter for the exact form, records and delivery method. Do not substitute CP2000 instructions for CP2501 instructions.

Other letters and possible scams

An examination notice, a request for records, a collection notice or a state tax letter can have different rights and deadlines. Do not infer the notice type from a phone call, email or a vague statement that “cash deposits” were detected. If authenticity is uncertain, use contact information from the official IRS website or your prior tax records—not a link or phone number supplied in an unsolicited message.

Are cash deposits taxable?

There is no rule that makes every deposit taxable income. The first question is: where did the money come from? A deposit is potentially taxable when it represents income that should have been reported, such as payment for services, sales proceeds, rent, interest or wages. It may not be income when it is a documented transfer between your own accounts, a loan proceeds deposit, a genuine gift, a reimbursement, or proceeds from selling property (although a sale can create a taxable gain and other reporting obligations).

“Not taxable” is not a sufficient explanation by itself. You need evidence showing the source, date, amount and relationship to the questioned transaction. If a deposit combines several sources, separate the components instead of assigning one label to the entire amount.

Transfers and redeposits

The IRS examination manual describes bank-deposit analysis using bank records and cash activity and instructs examiners to eliminate transfers and redeposits before drawing conclusions about deposits and reported receipts. This is an examination method, not a rule that unexplained deposits automatically become taxable income. Gather statements for both the sending and receiving accounts, withdrawal and deposit slips, transfer confirmations and a short explanation linking the transactions.

Examples of sources that need documentation

  • Own-account transfer: show the withdrawal or outgoing transfer and the matching deposit, with account numbers or transaction identifiers where available.
  • Loan proceeds: provide the signed loan agreement, funding record, repayment terms and, if relevant, subsequent payments.
  • Gift: identify the donor, date and amount and retain a contemporaneous gift record. A gift may have separate reporting consequences for the donor.
  • Reimbursement: match the deposit to the expense, receipt and reimbursement correspondence.
  • Sale of property: provide the purchase and sale records and basis information; the deposit amount alone does not determine gain.
  • Business or other receipts: reconcile invoices, receipts, merchant records, payer forms and the amount reported on the return.

Build a source-by-source reconciliation

Create a spreadsheet or written schedule before drafting your response. One row should represent one questioned deposit or a clearly identified group of deposits that share the same source.

Column What to record
Date Deposit date shown by the bank
Amount Exact deposited amount and any split transactions
Account Bank and account ending, plus the corresponding account if a transfer occurred
Source classification Income, own-account transfer, redeposit, loan, gift, reimbursement, sale proceeds or another fact-specific source
Tax treatment Where and how the amount was reported, or why it is not income, with the applicable document
Evidence Statement page, transfer confirmation, receipt, agreement, payer form or other attachment number
Explanation A brief sentence connecting the record to the amount in the notice

Reconcile all accounts involved, not just the account named in the notice. Compare the schedule with your filed return, Forms W-2 or 1099, business books and any information returns listed on the letter. If one deposit contains both a transfer and a taxable receipt, split it and explain each part. Do not double-count money that moved through several accounts.

Collect records that answer the notice

Send material that resolves the specific issue rather than an unorganized archive. Typical records include:

  • Bank statements for the relevant period and statements from source accounts.
  • Deposit slips, teller records, transfer confirmations and canceled checks when relevant.
  • Invoices, point-of-sale reports, receipts, contracts and bookkeeping ledgers.
  • Loan agreements, promissory notes and repayment records.
  • Gift documentation and correspondence identifying the donor and purpose.
  • Purchase and sale documents for property or other assets.
  • Payer information returns and correspondence requesting a correction.
  • A copy of the filed federal return and schedules for the tax year.

Mark or highlight the entries that correspond to your schedule, number each attachment and refer to those numbers in your explanation. Protect unrelated account numbers and personal information when the notice does not require them, while leaving enough detail for the IRS to verify the transaction.

Meet the deadline and use the notice’s response method

For CP2000 notices, IRS guidance generally describes a 30-day response period, or 60 days for taxpayers outside the United States. The date printed on your individual notice controls; calculate the deadline from that letter and account for any stated delivery rules. CP2501 guidance likewise directs you to the notice for the controlling date and submission details.

  1. Calendar the response date immediately. Include reminders several days before it and preserve the envelope if the mailing date could matter.
  2. Read the response options. The letter may direct you to upload documents, fax them or mail them to a particular address. Use only the portal, fax number or address specified by the notice or the official IRS page it identifies.
  3. Request more time if needed. Follow the notice’s stated procedure; do not simply wait past the deadline.
  4. Keep proof. Save the complete submission, upload confirmation, fax transmission report or mailing evidence.

Choose the correct response

Your response depends on whether the proposed change is accurate, whether a payer supplied wrong information and whether other return items must be changed.

Situation What to do
You disagree with all or part of the proposed change Use the notice’s response form, mark the disputed items, attach a signed statement and tie every amount to supporting records.
A payer’s information return is wrong Ask the payer to issue a correction. Explain the discrepancy to the IRS and include available evidence if the payer does not correct it.
The notice is correct and other income, credits or expenses also need reporting Follow CP2000 instructions to complete Form 1040-X for the tax year, write “CP2000” at the top, and return it with the response form and supporting information.
The notice is correct and no other items need changing Follow the notice’s acceptance and payment directions. Do not assume an amended return is required when the notice does not call for one.

How to write a disagreement statement

State the tax year and notice number, then address each proposed item separately. For each deposit, identify the amount, source, why it is not the income alleged (or what amount is actually taxable), and the attachment that proves it. Explain transfers in both directions and identify any duplicate or corrected information. Sign and date the statement. A clear schedule is more persuasive than a general assertion that “these were cash deposits.”

If part of the notice is right

Do not reject the entire notice because one line is wrong. Accept the amount supported by the records, explain the part that is incorrect and follow the letter’s instructions for payment or amendment. If the notice is not resolved, the IRS may issue a Statutory Notice of Deficiency. Interest can continue to accrue on a proposed amount until it is paid, so consider the notice’s payment directions and professional advice when the amount is contested or unaffordable.

What happens after you respond?

Processing times vary. Keep your records until the matter is closed and the period for any related federal or state issue has passed. If the IRS requests clarification, answer the new letter by its deadline and refer to your original submission. If you receive a Statutory Notice of Deficiency, treat it as a new, more formal stage with its own deadline and rights; obtain advice promptly rather than relying on the earlier CP2000 response.

When professional help is worthwhile

Consider a tax attorney, certified public accountant or enrolled agent who regularly handles IRS notices when the amount is substantial, multiple years or accounts are involved, the deposits relate to a cash-intensive business, records are incomplete, the notice suggests intentional conduct, or you cannot classify the funds confidently. Representation is not automatically required, but a professional can reconstruct records, identify return changes and communicate with the IRS.

Eligible taxpayers may also contact a Low Income Taxpayer Clinic. The Taxpayer Advocate Service describes these clinics as independent from the IRS that may represent qualifying taxpayers in audits, appeals and collection disputes; services may be free or low cost. Eligibility and local availability must be confirmed with the clinic or the Taxpayer Advocate Service.

Common mistakes to avoid

  • Ignoring the notice because you believe deposits are “just cash.”
  • Sending bank statements without labeling which entries answer the proposed adjustment.
  • Counting an own-account transfer as new money each time it moves.
  • Calling funds a gift, loan or reimbursement without records supporting that description.
  • Filing Form 1040-X automatically when the CP2000 instructions do not require an amended return.
  • Waiting until after the deadline to ask for more time.
  • Using contact details from an unexpected email or caller instead of the notice’s official instructions.
  • Assuming a federal CP2000 procedure applies to a state notice.

A practical checklist

  1. Confirm the notice number, agency and tax year.
  2. Write down the proposed amount, disputed items and printed response date.
  3. Compare the notice with your filed return and information documents.
  4. List every questioned deposit by date, amount, account and source.
  5. Match transfers and redeposits across all relevant accounts.
  6. Gather records proving income, loans, gifts, reimbursements, sales or transfers.
  7. Ask any inaccurate payer to correct its information return.
  8. Complete the notice’s response form and a signed, itemized explanation.
  9. File Form 1040-X only when the instructions and your facts require it.
  10. Submit through the specified upload, fax or mailing channel before the deadline.
  11. Save the response, attachments and delivery proof.
  12. Escalate to a qualified professional or eligible clinic when the dispute is complex or high value.
