Do not borrow money or send a payment based only on the gross amount of student debt shown as forgiven. First confirm that the cancellation is taxable, which tax year applies, whether an exclusion reduces the income, and whether the assessment is correct. If federal tax is actually due, the IRS can generally offer an installment agreement; taxpayers facing genuine financial hardship can ask about currently-not-collectible status, and some people may qualify for an offer in compromise.
The right answer depends on your loan program, discharge or eligibility date, state, income, assets, liabilities and IRS notice. The steps below help you verify the bill and choose a resolution without ignoring deadlines.

First, verify that a tax bill is really due
Student-loan forgiveness does not produce one universal tax result. Federal treatment depends on the type of discharge and when the cancellation occurred. The broad temporary federal exclusion covered qualifying discharges from 2021 through December 31, 2025. IRS guidance says income-driven repayment forgiveness occurring in 2026 or later is generally cancellation-of-debt income unless an exception applies.
A notice saying you were eligible in 2025 may matter even if the servicer finished processing in 2026. Review the lender or servicer’s eligibility notice, discharge confirmation and the actual cancellation date. Keep any Form 1099-C, Cancellation of Debt, and compare it with your account records. A 1099-C is evidence of a reported cancellation, not proof that every dollar is taxable after exclusions.

Check the notice and account records
- Identify the tax year, assessed amount, return involved and response deadline on the IRS notice.
- Confirm the discharge date, loan program and amount canceled. Compare the notice with the servicer’s documentation and Form 1099-C, if one was issued.
- Review your IRS online account and transcripts for the assessment, posted payments and account balance.
- If the amount, year or penalty appears wrong, call the number on the notice and ask for the dispute, correction or appeal procedure. Follow the deadline printed on the notice.
Do not assume that an amount reported by a servicer automatically overrides the tax rules for your particular program. Conversely, do not ignore a notice because you believe the forgiveness should be tax-free; ask the IRS how to document the position and file any required form.
Determine whether an exclusion removes some or all of the income
Before financing a tax bill, identify every exclusion that could apply. IRS Publication 4681 describes several cancellation-of-debt exclusions, including qualifying work-related cancellations, specified repayment-assistance programs, death or total and permanent disability discharges, the temporary 2021–2025 student-loan rule, and insolvency immediately before cancellation. Specific program rules and dates control.
Program and timing exclusions
- The temporary broad federal student-loan exclusion generally covers qualifying discharges from 2021 through 2025. It does not automatically cover a discharge occurring in 2026 or later.
- For income-driven repayment forgiveness in 2026 or later, IRS guidance generally treats the canceled amount as income unless another exception applies.
- The Taxpayer Advocate Service describes Public Service Loan Forgiveness and Teacher Loan Forgiveness as exclusions under its treatment of those programs. Verify the current federal rule for your exact discharge and retain the program’s documentation.
- Work-related cancellation and specified repayment-assistance programs can have their own statutory requirements. A discharge for death or total and permanent disability may remain excluded after 2025; discharges after 2025 have an IRS Social Security number requirement described in Publication 4681.
Federal treatment does not determine your state return. Some states conform to federal exclusions and others do not, and conformity can change. Check your state tax authority or a qualified tax professional before assuming a federal exclusion also removes state income.

How the insolvency exclusion works
Insolvency is a balance-sheet test at the moment immediately before the debt is canceled. It is not the same as saying that the tax bill is unaffordable, your income is low, or your monthly budget has no room for a payment.
Calculate the insolvency amount
- List all liabilities you owed immediately before the cancellation, not just the remaining student loan. Include credit cards, mortgages, personal loans, tax debts and other enforceable obligations.
- List your assets at fair market value on that date. Consider bank and investment accounts, vehicles, real estate, business interests, retirement accounts and personal property, using supportable values and noting any applicable secured debt.
- Subtract the total fair market value of assets from total liabilities. If liabilities exceed assets, the difference is the insolvency amount.
- Compare that amount with the canceled debt. The insolvency exclusion is limited to the smaller of the canceled debt or the insolvency amount.
For example, if your liabilities exceeded the fair market value of your assets by $18,000 immediately before a $30,000 cancellation, the insolvency exclusion could generally cover no more than $18,000. The remaining $12,000 may still be income unless another exclusion applies. This example illustrates the limit; your calculation must use your own date-specific records and fair market values.
Report an insolvency exclusion
Publication 4681 instructs taxpayers claiming the insolvency exclusion to attach Form 982, Reduction of Tax Attributes Due to Discharge of Indebtedness, to the federal return, check the box on line 1b and enter the excluded amount on line 2. Keep the balance sheet, valuation evidence and liability statements supporting the calculation. A tax professional can help when assets are jointly owned, values are disputed, or several exclusions overlap.

If the federal tax is due, choose a resolution path
File required returns and respond to the IRS even if you cannot pay in full. The IRS generally expects filed returns before approving payment arrangements, and interest and late-payment penalties can continue while a balance is being paid. Pay what you can by the deadline and then request the least burdensome option you can maintain.
Recommended Free Tools
| Path | Best fit | Main limitation or trade-off |
|---|---|---|
| Installment agreement | The assessed tax is correct and a monthly amount is affordable. | Interest and late-payment penalties may continue, and a setup fee may apply. |
| Currently not collectible or temporary collection delay | Payment would create financial hardship after the IRS reviews your finances. | The debt remains, financial circumstances can be reviewed again, and a federal tax lien may still be filed. |
| Offer in compromise | The IRS’s reasonable collection potential is below the full liability, or exceptional circumstances support compromise. | Requires extensive financial disclosure and IRS acceptance; generally unavailable when full payment is feasible. Some payments made during review are generally nonrefundable. |
| Dispute or appeal | The assessment, penalty or underlying amount is incorrect. | You must use the notice’s procedures and meet the stated deadlines. |
Compare each option by affordable monthly amount, whether it reduces or merely delays the debt, continuing interest and penalties, financial documentation, application or setup costs, and the consequences of missing notices or payments.
Installment agreements: when a monthly payment is workable
The IRS says taxpayers can request an online payment plan or use Form 9465, Installment Agreement Request. The online route is usually the most direct place to see available terms, while Form 9465 is a paper alternative when online eligibility or access is an issue.

Prepare before applying
- File every required federal return and make required current estimated payments.
- Know the balance shown on your latest notice and the amount you can reliably pay each month after essential living costs.
- Have bank information available if you choose direct debit and review any user fee before submitting.
- Continue making each payment and answer IRS correspondence. A missed installment can cause the agreement to default.
An installment agreement does not freeze the balance. Interest and late-payment penalties may continue until the account is paid, so a lower payment can lengthen the repayment period and increase total cost. If the proposed payment is not affordable even after a realistic budget, ask about hardship status rather than agreeing to an amount you cannot sustain.

The IRS may place an account in currently-not-collectible status when documented financial hardship prevents payment. You may need to provide income, expenses, asset and liability information so the IRS can determine whether collecting would leave you unable to meet necessary living costs.

Collection delay is not forgiveness. As IRS Topic 201 states, “Being currently not collectible does not mean the debt goes away.” The IRS can review your finances again, interest and penalties can continue, and a lien may still be filed. Keep returns current and respond to later IRS requests so the status does not fail for lack of compliance.

Offers in compromise: possible reduction, strict requirements
An offer in compromise (OIC) can settle tax debt for less than the full amount only if the IRS accepts it. The agency generally evaluates assets and future income after allowed living expenses. An offer is not a guaranteed discount or a substitute for checking whether an installment agreement is affordable.
When an OIC may fit
Consider an OIC when your reasonable collection potential is below the full liability or exceptional circumstances make full collection inequitable. The IRS’s own guidance says, “A taxpayer who can fully pay the liabilities through an installment agreement or other means, generally won’t qualify for an OIC in most cases.” Use the IRS offer-in-compromise pre-qualifier as an estimate, not a promise of acceptance.
Compliance and review obligations
- Generally file all required returns and be current with required estimated tax payments before submitting.
- Provide detailed financial information about income, expenses, assets and liabilities.
- Understand the proposed payment schedule and any application or initial-payment rules. Payments made while an offer is under review are generally not refundable.
- If the IRS rejects the offer, an appeal is generally due within 30 days of the rejection letter.
- Accepted doubt-as-to-collectibility or effective-tax-administration offers generally require timely filing and payment compliance for five years. A later default can reinstate the liability.
A practical sequence for handling the bill
- Read every notice. Record the tax year, assessment, deadline, discharge date and any Form 1099-C.
- Confirm the tax treatment. Identify the forgiveness program, loan type, cancellation or eligibility date and every potentially applicable exclusion.
- Calculate insolvency if relevant. Build a date-specific balance sheet using all liabilities and fair market values of assets immediately before cancellation. Complete Form 982 when an exclusion applies.
- File and correct returns. Submit required returns, make current estimated payments and dispute an incorrect assessment through the notice’s process.
- Choose a sustainable resolution. Request an installment agreement for an affordable payment, ask about currently-not-collectible status when payment causes hardship, or evaluate an OIC when full payment is not realistically collectible.
- Keep records and meet deadlines. Save notices, servicer letters, valuations, forms, payment confirmations and all IRS correspondence.
When professional help is worthwhile
Individual advice is especially useful when a 2025 eligibility notification was followed by 2026 processing, when state and federal rules differ, when insolvency involves jointly owned or hard-to-value assets, or when more than one discharge exclusion could apply. A licensed enrolled agent or reputable accountant can help prepare Form 982, analyze state treatment or assemble an OIC. Professional help is optional; start with the IRS number on your notice and its online account and collection tools.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Clear out junk files and repair common Windows errors3Scan for outdated or missing drivers - takes under a minuteNo one can determine your exact tax, exclusion or best payment route without your state, discharge program and dates, filing status, income, assets, liabilities and notices. Do not pay a settlement company upfront on the assumption that it can guarantee IRS relief.
What “can’t afford it” means for your next move
If the amount is wrong, challenge it before arranging financing. If the amount is correct but a monthly payment fits your budget, an installment agreement is usually the straightforward route. If any payment would prevent you from meeting necessary expenses, document the hardship and request currently-not-collectible consideration. If your assets and future income indicate that full collection is unlikely, investigate an OIC only after reviewing its disclosure and compliance requirements.
The most damaging choice is silence: unfiled returns, missed deadlines and unanswered notices can remove options and increase penalties. Confirm the tax first, claim every supportable exclusion, and then make an arrangement you can actually maintain.
