If the IRS denies a business loss, first identify exactly what document you received and why the adjustment was proposed. A proposed examination change, a notice of deficiency, a denied refund claim, and an already assessed balance have different deadlines and appeal routes. Read the notice and examination report, calendar the printed deadline, assemble records that support each disputed item, and respond to the stated legal issue—not merely to the fact that your return showed a loss.
For a material amount or a deadline that is close, have a tax attorney, certified public accountant, or enrolled agent experienced in IRS controversies review the notice. Federal guidance does not determine your state tax result, and the correct response also depends on your entity, tax year, expense category, and any loss limitation that applies.

Start with the notice, not a generic deadline
Make a copy of every page of the IRS notice, examination report, and prior correspondence. Record the tax year, the return line or schedule being changed, the IRS’s stated reason, the address or online procedure for responding, and the deadline printed in the letter. Keep the envelope when the mailing date could matter. A general article cannot replace the instructions on your particular notice.

During or at the end of an audit, the examiner may send a report proposing additional tax, penalties, or a reduced loss. You can agree or disagree. If you disagree, follow the letter’s procedure for submitting information or requesting an administrative appeal. Do not assume that filing an amended return is the right response to an open examination.

Thirty-day letter and IRS Appeals
A typical “30-day letter” gives 30 days to accept the proposed changes or request an Appeals conference, but the received letter controls. The Internal Revenue Service describes a written protest as the usual way to request Appeals, subject to small-case and special procedures. Its current Appeals guidance says a Small Case Request may be available when the entire proposed additional tax and penalty for each tax period is $25,000 or less.
Notice of deficiency
A notice of deficiency starts a separate Tax Court route. The general period described by IRS Publication 556 (revision identified as September 2013) is 90 days from the date the notice is mailed, or 150 days when the notice is addressed outside the United States. File the petition within the period shown by the notice and current law; mailing a protest to the examiner does not substitute for a timely Tax Court petition. Because Publication 556 is an older revision, verify the current instructions and the dates printed on your notice.
Denied refund claim or assessed balance
A refund dispute normally follows a different path from a prepayment Tax Court case. A refund suit in a federal district court or the Court of Federal Claims generally follows payment of the tax and a properly filed refund claim. An assessment that is already final may require collection, payment, or another specialized remedy. Get advice before choosing a forum, because filing in the wrong place or after a deadline can eliminate an otherwise available option.

Determine the precise reason for the disallowance
“Business loss deduction” is not one legal test. The notice may challenge the activity itself, individual expenses, your records, the character of an item, or a statutory limitation. Separate each issue and answer it independently.
| Possible IRS issue | What the IRS may be asking | Evidence to address it |
|---|---|---|
| Profit motive | Was the activity operated for profit rather than as a hobby? | Books, business plan, time spent, pricing, marketing, expertise, operating changes, and the reasons for losses |
| Ordinary and necessary expense | Was the cost common and accepted in the trade, and helpful and appropriate? | Invoice or receipt, payee, date, amount, business purpose, and an explanation tied to the activity |
| Substantiation | Can the claimed amount and payment be proved? | Sales slips, paid bills, invoices, receipts, deposit slips, canceled checks, bank records, and contemporaneous logs |
| Personal, capital, or otherwise nondeductible item | Was the cost personal, an asset that must be capitalized, or otherwise not currently deductible? | Allocation between business and personal use, asset details, contracts, and the applicable accounting treatment |
| Loss limitation | Is a legitimate loss limited by a separate statutory rule? | Calculations for the applicable limitation and any resulting carryforward |
Publication 334 (2025), the IRS Tax Guide for Small Business, describes an ordinary expense as common and accepted in your field and a necessary expense as helpful and appropriate. Paying a cost through a business account or placing it on Schedule C does not, by itself, make it deductible. A personal portion of a mixed expense is generally not deductible.
Build an issue-by-issue response file
- Create a master chronology. List when the return was filed, when the activity began, audit contacts, information requests, notices, payments, and every response deadline.
- Reconcile the return to source records. For each adjusted line, show the amount reported, the amount the IRS accepted, the amount disputed, and how your supporting documents total to the reported figure.
- Describe the business purpose. For each expense, state who was paid, when, how much, what was purchased, and how it helped produce or protect business income. Tie the explanation to a contract, customer, project, advertising effort, inventory purchase, or other operational fact.
- Separate mixed use. Show the allocation method for vehicles, equipment, phones, home areas, travel, or other items used partly personally. Identify the business percentage and the records supporting it rather than claiming the entire cost.
- Label gaps honestly. If a receipt is missing, do not create or alter a source document. Reconstruct the transaction from bank or credit-card statements, duplicate invoices, contracts, mileage records, calendars, or third-party statements. Mark what is reconstructed or estimated and ask a professional whether the expense has special substantiation rules.
- Submit a readable index. Number exhibits, match each exhibit to a disputed line, and put a short explanation before large sets of records. Keep the originals and proof of delivery.
Records the IRS recognizes
IRS recordkeeping guidance lists sales slips, paid bills, invoices, receipts, deposit slips, and canceled checks as supporting records. A simple calendar or transaction summary can be adequate for some activities; others need a detailed accounting system. The test is whether the records reliably support reported income and expenses and permit the IRS to understand the transaction.

If the IRS says the activity was a hobby
The IRS uses a facts-and-circumstances analysis. Its small-business guidance says, “No one factor alone is decisive.” Explain the full operating pattern, not just the number of profitable years.
Factors to document
- Whether you kept complete and accurate books and used them to manage the activity.
- The time and effort you devoted to making the activity profitable, including employees or contractors.
- Whether you depended on the activity’s income for living expenses or other obligations.
- Whether losses arose from circumstances outside your control or normal startup conditions.
- Changes you made to methods, pricing, marketing, staffing, or products to improve results.
- Your relevant education, expertise, advisers, and preparation for the venture.
- Whether you made profits in similar activities or in some years.
- Whether the assets used in the activity could appreciate and produce an overall economic profit.
Include a credible business plan, pricing analysis, customer-development efforts, marketing records, and explanations for unusual losses. A series of losses is relevant, but it does not automatically establish hobby status. Conversely, a profitable year alone does not prove a trade or business.
Publication 334 (2025) states: “You do not need to actually make a profit to be in a trade or business as long as you have a profit motive.” Your response should therefore show how the facts demonstrate a genuine profit objective, even if the activity has not yet produced positive taxable income.

Check for loss limitations before arguing the facts
The IRS may agree that an activity is a business and still limit the deduction. Publication 334 (2025) discusses excess-business-loss rules. A disallowed excess business loss may be treated as a net operating loss carryforward rather than lost forever, depending on the applicable year and taxpayer. Ask the IRS or your adviser to identify the exact computation and statute used.
Do not merge a limitation dispute with a hobby dispute. A response that proves the activity was operated for profit may not change a separate statutory cap. Request the IRS’s calculation, identify the threshold and filing status used, and reconcile any carryforward to later returns.

| Route | When it fits | Payment before review? | Key timing or requirement |
|---|---|---|---|
| Respond to examiner | Audit is open or a report proposes changes | Usually no | Use the notice’s response address and deadline; organize evidence by issue |
| IRS Appeals | Eligible proposed examination changes you contest | Usually no | A typical 30-day letter allows 30 days; a written protest is generally required, with small-case procedures for qualifying amounts |
| Tax Court petition | Notice of deficiency | Generally no prepayment | Generally 90 days, or 150 days for a notice addressed outside the United States; the notice and current law control |
| Refund claim and refund suit | Tax paid and refund is denied or not acted on | Yes, payment is generally part of the route | File the required refund claim and observe the applicable suit deadline |
| Audit reconsideration | Audit closed and you have information the IRS did not consider | Depends on case | Eligibility is case-specific; it does not replace a live notice deadline or a required refund claim |
Requesting Appeals
A protest should identify the taxpayer and periods, list each proposed adjustment, explain the facts and law supporting your position, state that you want an Appeals conference, and include a declaration that the information is true to the best of your knowledge. Follow the letter’s format and delivery instructions. Appeals is administrative; it can resolve a case, but no outcome is guaranteed.

Filing in Tax Court
Use the notice of deficiency to calculate the filing period. A petition is a court filing, not an informal letter to the IRS. If the deadline is near, contact qualified counsel immediately and confirm the court’s current filing and fee procedures. Missing the period can leave payment-and-refund procedures as the remaining avenue, if available.
Considering audit reconsideration
The Taxpayer Advocate Service describes audit reconsideration as a way to ask the IRS to reconsider certain closed audit results when new records or other information are available. It is not available in every case. Submit the requested documentation, but preserve any still-open petition, protest, or refund deadline independently.
Get professional help when the stakes justify it
An authorized representative can act for you in IRS Appeals. A tax attorney, CPA, or enrolled agent with controversy experience can classify the notice, calculate deadlines, test the expense substantiation, prepare a protest, and identify related years or entities that could be affected. Representation is especially prudent when the adjustment is large, penalties are proposed, records are incomplete, several owners or entities are involved, or a Tax Court deadline is approaching.
Before hiring anyone, ask what notice stage they see, which services are included, how they will protect deadlines, what records they need, and how fees are calculated. No adviser can promise that an examiner, Appeals officer, or court will reverse the adjustment.
Quick Recap
Common mistakes that weaken a response
- Using the wrong deadline: A 30-day letter and a notice of deficiency are not interchangeable.
- Sending every document without an explanation: An indexed reconciliation is more useful than an unorganized data dump.
- Claiming gross amounts for mixed-use costs: Show the business allocation and its evidence.
- Recreating receipts: Use transparent third-party reconstruction and identify estimates.
- Arguing only that the activity lost money: Address profit-motive factors and operational decisions.
- Assuming a loss is wholly disallowed: Determine whether the issue is a cap that creates a carryforward.
- Filing Form 1040-X automatically: An amended return is not a substitute for answering an open examination or timely petitioning from a deficiency notice.
- Ignoring state consequences: Federal treatment may not control your state return.
A practical 48-hour triage checklist
- Scan and save the notice, report, and envelope.
- Circle the tax year, disputed lines, response address, and printed deadline.
- Determine whether the document is a proposed adjustment, 30-day letter, deficiency notice, refund denial, or collection notice.
- Stop any automatic payment or filing change until you understand the procedural effect; do not ignore a payment obligation without advice.
- Export bank, card, accounting, payroll, invoice, mileage, calendar, and contract records for the disputed period.
- Draft a one-page issue list and dollar reconciliation.
- Schedule prompt review with a qualified tax professional if the amount is material or any court deadline is close.
