What to Do If Excess Tax Is Deducted From Your VRS Payout in India

If your employer deducted more tax than you ultimately owe on a voluntary retirement scheme (VRS) payout, you generally recover the excess by filing the correct Income Tax Return (ITR), claiming the TDS credit shown in your tax records, and using either the available section 10(10C) exemption or section 89 relief if you qualify. A large deduction is not automatically an error: the final result depends on the VRS scheme, the compensation breakup, your other income, the tax year, tax regime and any relief already claimed.

Do not claim both section 10(10C) exemption and section 89 relief for the same compensation. First establish which treatment applies, then file or correct the return for the year in which you received the money.

Why a VRS payout can produce a large TDS deduction

Employers normally deduct tax at source (TDS) using the income and declarations available when they process the payment. A VRS settlement can be a sizeable one-time amount added to salary or retirement-related compensation, so payroll may withhold tax at a high marginal rate. TDS is a payment on account; it is not the final assessment of your tax.

Your final liability is calculated from the complete return for the relevant year. That calculation includes the VRS amount, other salary or pension, interest and other income, eligible deductions, the tax regime used for that year, and tax credits that match your Permanent Account Number (PAN). If the resulting liability is lower than the TDS credited to you, the difference can be claimed as a refund through the ITR and is released only after processing accepts the claim.

Conversely, a large withholding may be correct if the payment is fully taxable, if an exemption condition is not met, if the compensation was allocated to the wrong year for relief purposes, or if the TDS credit reported by the employer does not match your records.

Step 1: Establish the year and preserve every record

The date on which the compensation was paid or credited determines the tax year and the return framework. Keep a complete file before deciding that tax was deducted in excess.

  • VRS circular, scheme rules, application and acceptance letter.
  • Employer’s settlement statement showing each component of the payment, such as compensation, salary, leave or other amounts.
  • Payslips, salary certificates and the employer’s Form 16 for the relevant year.
  • Form 26AS and the Annual Information Statement (AIS), or the equivalent tax-credit information available for that year.
  • Bank statement showing the date and amount received.
  • Any Form 10E, return, revised return, rectification request or other relief claim already filed.
  • Evidence of income and tax paid in the prior year or years relevant to a section 89 calculation.

Compare the TDS on Form 16 with the credit appearing in Form 26AS or AIS. An employer’s deduction and the tax credit visible on the portal can differ because of a reporting error, a delayed correction statement or a PAN mismatch. You can claim only credit that is properly reported or otherwise corrected through the employer’s filing.

Step 2: Identify which law applies to your payment

Do not choose a return or section number merely from the date you are filing. The payment year controls the applicable law.

Tax Year 2026–27 Income Tax Act, 2025 Use the terminology, forms and provisions shown for the new Act on the official portal; do not automatically carry over old-Act section numbers.

Filing dates and portal instructions can change. Confirm the exact return year, available form and deadline for your payment date before submitting anything. If your payout was made in an earlier year, use that year’s rules rather than current-year limits.

Step 3: Test whether section 10(10C) exemption applies

Section 10(10C) can exempt qualifying compensation received under a voluntary retirement or separation scheme. The Income Tax Department’s salary guidance states a maximum exemption of ₹5,00,000, subject to the statutory conditions. The ₹5,00,000 figure is a ceiling, not an automatic deduction from every VRS settlement.

What must be checked

  • Employer and scheme: Confirm that the employer and the written scheme fall within the categories and conditions recognised for the exemption. A payment labelled “VRS” by payroll is not conclusive.
  • Nature of the amount: Separate the qualifying compensation from salary, notice pay, leave encashment, gratuity, pension commutation, bonus or other components. Different components can have different tax treatment.
  • Service and remaining service limits: Department guidance describes conditions linked to service completed and the months of service left. Check the calculation against the actual scheme and your employment record.
  • Earlier claims: Find out whether you or the employer already used the exemption in an earlier retirement or separation transaction. Do not claim more than the law permits across payments.
  • Relief interaction: The Department states that the exemption is unavailable for compensation for which section 89 relief has been allowed.

If only part of the settlement qualifies, report the non-qualifying balance as taxable under the category required by the return. Do not apply the ₹5,00,000 ceiling to the entire bank credit without reconciling the employer’s breakup and the scheme terms.

Step 4: Consider section 89 relief as a separate route

Section 89 relief addresses qualifying salary or pension received in arrears or advance and can apply to VRS compensation in the circumstances described in the Department’s salary guidance. Its purpose is to reduce the extra tax caused by receiving a lump sum in one year when the amount relates to that year or earlier years.

How the comparison works

The computation compares the tax payable when the lump sum is included in the year of receipt with the tax that would have applied if the amount had been allocated to the year or years to which it relates. The difference, calculated using the actual income and rates for each year, is the potential relief. It is not a flat percentage and cannot be estimated reliably from the payout alone.

Use the real figures for the receipt year and the relevant prior year or years, including other income, deductions, tax regime and tax already paid. A tax professional may be appropriate where the payment spans several years, the employer’s breakup is unclear or a previous return already contains an exemption claim.

Form 10E is mandatory for this claim

File Form 10E online before filing the ITR when you claim section 89 relief. The Income Tax Department’s Form 10E FAQ states: “If you fail to file Form 10E but claim relief u/s 89 in your ITR, your ITR will be processed but the relief claimed u/s 89 will not be allowed.” Filing the return alone does not cure the missing form.

Form 10E records the relevant income and relief calculation. Keep the acknowledgement with your return documents. If you already submitted the ITR without Form 10E, check whether the return can still be revised for that year and whether the portal permits the form before the applicable filing deadline.

Section 10(10C) or section 89: a practical comparison

Decision point Section 10(10C) exemption Section 89 relief
What it addresses Qualifying voluntary retirement or separation compensation. Tax impact of qualifying salary, pension or VRS compensation received in arrears or advance.
Amount or calculation Department guidance states a maximum of ₹5,00,000, subject to eligibility and service-related conditions. Computed by comparing tax with and without the lump sum in the receipt year and the year or years to which it relates.
Form requirement Claim the supported exemption in the applicable ITR schedule; retain scheme evidence. Form 10E must be furnished online before the ITR.
Can both be claimed for the same compensation? No, where section 89 relief has been allowed for that compensation. No, do not use relief and the exemption for the same amount.
Key evidence Employer, scheme, service history, remaining service and component breakup. Receipt-year and related-year income, tax calculations and Form 10E acknowledgement.

Choose the treatment supported by your facts and the rules for the payment year. Do not select whichever produces the larger refund without documenting eligibility. If the compensation has several components, the analysis may differ for each component, but you must avoid overlapping claims.

Step 5: File the return and claim the TDS refund

  1. Sign in to the official income-tax e-filing portal and select the ITR applicable to your total income and filing year.
  2. Enter the VRS payment in the correct income schedule. Use the Form 16 breakup and the scheme documents. Do not place the entire bank credit in a generic field if the return requires separate salary, retirement-benefit or other-income entries.
  3. Claim only the supported treatment. Enter the section 10(10C) exemption if the conditions and ceiling are met, or enter section 89 relief after filing Form 10E. Do not duplicate an amount in both places.
  4. Match TDS and other credits. Reconcile the employer’s Form 16 with Form 26AS or AIS. If a credit is missing, request a corrected TDS statement from the employer before relying on it in the return.
  5. Review the computation. Check total income, tax under the selected regime, interest, prepaid taxes, refund amount and bank-account validation. A refund is based on the processed computation, not the gross TDS figure alone.
  6. Submit and e-verify the ITR. Save the acknowledgement, Form 10E acknowledgement where relevant, computation and supporting records.

The Department processes the return and credits an accepted refund to the validated bank account. Processing can adjust a claim if income, exemption, relief or TDS does not match its records. Watch for an intimation and respond through the permitted online route if the calculation differs.

If you already filed the return

Return filed but still within the revision window

Check the status and the statutory deadline for a revised return for that year. If revision is available, correct the VRS component, add the eligible TDS credit, file Form 10E first if claiming section 89 relief, and submit the revised return with verification.

Return processed with an apparent mistake

Where the processing intimation contains an apparent error, such as a TDS credit that was reported but not allowed, review whether a rectification request is available for that year and issue. Use the portal’s current rectification category and attach or retain the matching evidence. Rectification is not a substitute for proving that the VRS scheme qualifies.

Do not use an updated return to create a refund

The Department’s transition guidance states that an updated return cannot reduce tax liability or create or increase a refund. It is therefore not the route for recovering excess TDS. Check the year-specific revised-return, rectification or other permitted remedy instead, and confirm the deadline on the official portal.

Common problems and what to do

“My employer called the entire amount VRS.”

Ask for the written scheme and a component-wise settlement statement. Test each component against the exemption or relief rules. The label alone does not establish section 10(10C) eligibility.

“The TDS appears in Form 16 but not in Form 26AS or AIS.”

Contact payroll or the employer’s tax team and request correction of the TDS statement and PAN details. Keep the request and corrected statement. A return claim may be restricted until the credit is reported correctly.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“I claimed section 89 relief but forgot Form 10E.”

File Form 10E immediately if the portal and year rules still permit it, then determine whether a revised return is available. The Department warns that the ITR can be processed while the section 89 relief is disallowed when Form 10E was not filed.

“I claimed both exemption and relief.”

Review the return and related forms before processing. Remove the unsupported overlap through the applicable correction route. The Department does not allow section 10(10C) exemption for compensation for which section 89 relief has been allowed.

“The refund is smaller than the TDS.”

Compare the processed income, tax regime, interest, surcharge or cess, TDS matching and any adjustment in the intimation. TDS is only a credit; other income or an ineligible exemption can legitimately reduce or eliminate the refund.

When professional help is sensible

Consider an Indian tax professional if the VRS payment includes several benefit types, relates to multiple years, comes from an employer whose scheme status is uncertain, or involves a previously filed exemption and relief claim. Provide the complete document set rather than only the bank statement. An adviser can model the receipt-year and related-year tax under the applicable regime, but the final filing must still use the year-specific forms and portal rules.
