Do not sell automatically. First verify what changed in the fund’s governing documents, then reconcile the change with your distribution notices and tax forms, evaluate the fund on investment merits as well as tax effects, and model the tax cost of holding, selling, or switching. This guidance is U.S.-oriented; your account type, tax basis, state, and personal circumstances can change the result.
Start by defining what “stopped working” means
A disappointing tax result can have several causes, and they require different responses. A fund may have changed its portfolio strategy or distribution policy. Congress, the Treasury Department, or the IRS may have changed a rule or interpretation. Or the fund may have followed the same strategy while your own circumstances—such as a sale, a change in account type, or a different basis—changed the tax outcome. A distribution that differs from an expectation is not, by itself, proof that the strategy failed or that the fund acted improperly.

Write down the specific event that prompted your concern: a new prospectus, a shareholder notice, an unexpectedly large distribution, a Form 1099-DIV category, a lower after-tax return, or a statement that a tax benefit is no longer available. The date matters because the applicable disclosure, tax year, and holding period may differ.
Separate a fund change from a tax-law change
- Fund change: The stated objective, portfolio management, eligible investments, leverage, distribution policy, fees, or risk disclosures changed.
- Law or guidance change: A statute, Treasury regulation, IRS notice, or other authority altered how a transaction is treated.
- Outcome mismatch: The fund’s approach did not produce the tax result you expected, even though the documents and rules may be unchanged.
Each possibility calls for different evidence. Do not infer the cause from a marketing label such as “tax-aware” or “tax-managed.”

Verify the change in the fund’s official documents
For an SEC-regulated fund, the prospectus explains the fund’s distribution policy. The SEC’s August 19, 2026 “Fund Distributions – Investor Bulletin” says the prospectus can be obtained from the fund or through EDGAR. Retrieve the current prospectus, statement of additional information, shareholder reports, distribution notices, and the notice announcing any amendment.
- Record the effective date. Note when the new objective, strategy, or policy became operative, not merely when you received the notice.
- Compare the old and new objective. Look for changes in the assets the fund may buy, concentration limits, derivatives or leverage, turnover, hedging, and the benchmark or target outcome.
- Compare risk language. A tax-oriented change can alter market, liquidity, counterparty, concentration, or tracking risks even if the fund’s name remains the same.
- Read the distribution policy and tax discussion. Identify how often distributions may occur, what the fund says they may contain, and what assumptions or limitations it states.
- Save the documents. Keep the versions that applied before and after the change with your account records. They can help explain a later distribution or tax form.
If the explanation is unclear, ask the fund for the exact document section, the implementation date, and whether a statement describes an intended policy or an actual result. A forecast is not a guarantee.
Reconcile distributions with your tax records
Review each distribution notice and, when issued, Form 1099-DIV. In a taxable account, a distribution may be taxable even when you reinvest it and receive no cash. The distribution’s character—not the label used in an advertisement—controls the initial reporting question.

| Distribution category | What it represents | Why it matters |
|---|---|---|
| Dividends | Income allocated from the fund’s holdings | May be reported as ordinary or qualified dividends, depending on the facts and the tax reporting you receive. |
| Interest | Income earned from interest-bearing holdings | Can be included in taxable income according to the category shown on the fund’s tax form. |
| Capital-gain distributions | Gains realized by the fund and passed through to shareholders | Can create a tax liability even if the fund’s share price fell or the distribution was reinvested. |
| Return of capital | A payment treated as a return of your invested capital rather than current income | Generally reduces your basis. It is not automatically tax-free forever; once basis reaches zero, further amounts generally become taxable, subject to applicable reporting rules. |
The SEC emphasizes that “A fund’s distributions are not the same as performance.” A fund can distribute income or gains while its market value declines. Conversely, a low distribution does not prove that the fund delivered a better after-tax result. Keep the fund’s tax forms, reinvestment confirmations, and transaction history together so that every reinvested amount is included in your basis records where required.
How return of capital affects a later sale
Suppose you bought shares for a given amount and later received a return-of-capital distribution. That payment generally reduces the shares’ tax basis. When you sell, the reduced basis can increase the reported gain or reduce the reported loss. If cumulative return of capital brings basis to zero, later amounts generally become taxable under the applicable rules. IRS guidance on mutual funds and IRS Publication 550 (2025) discuss these basis and investment-income topics; confirm that the edition and rules you use apply to your tax year.
Evaluate the fund as an investment, not only as a tax vehicle
Tax efficiency cannot compensate for an objective, risk profile, cost structure, or total return that no longer fits you. Compare the fund’s current disclosures with its previous approach and with suitable alternatives. Use total return and standardized yield, not the distribution rate alone. The SEC’s mutual-fund guidance warns that distributions do not by themselves show performance.

| Comparison axis | Questions to answer |
|---|---|
| Objective and risk | Does the fund still pursue the exposure, diversification, volatility, and liquidity you need? Did derivatives, leverage, concentration, or counterparty risks change? |
| Total return and standardized yield | How did the fund perform after considering distributions and changes in share value? Is the quoted yield a standardized measure or merely a recent distribution rate? |
| Fees and expenses | Did the expense ratio, acquired-fund fees, transaction costs, or other charges change? |
| Distribution composition and frequency | What portions were dividends, interest, capital gains, or return of capital? How often are payments expected? |
| Tax consequences in your account | How are the reported amounts treated in your taxable, tax-deferred, or tax-free account and in your jurisdiction? |
| Switching consequences | What gains or losses would each tax lot realize, and what transaction costs or market exposure would change during the switch? |
For an exchange-traded fund, the net asset value and market price can fall around a distribution because value is transferred to shareholders. That mechanical price movement is not, on its own, evidence of an economic loss or a tax failure.
Model holding, selling, and switching before trading
There is no universal sell-or-hold rule. Holding may preserve an unrealized gain and avoid an immediate taxable sale, but it may leave you exposed to a changed objective, risk, or distribution pattern. Selling or switching may improve portfolio fit, but it can realize gains, disallow or defer losses in some circumstances, create transaction costs, and change your future tax reporting.
- Inventory each tax lot. Record acquisition date, purchase price, reinvested distributions, current basis, current value, and whether the lot is short- or long-term under the rules applicable to you.
- Classify the account. Identify whether the shares are in a taxable brokerage account, a tax-deferred retirement account, or another structure. The same distribution or sale can have different consequences in each.
- Estimate the tax result. For a taxable account, estimate realized gains or losses from selling specific lots and include any basis reductions from return of capital. Do not rely on an account screen if it omits older lots or reinvestments.
- Compare the replacement. Check the alternative’s objective, risks, expenses, distribution practices, total return, yield, and trading costs. A tax label is not a substitute for this comparison.
- Consider timing. Check upcoming record or ex-dividend dates, the tax year in which a sale would settle or be reportable, and whether waiting changes your exposure or tax lot selection.
- Run more than one scenario. Compare keeping the position, selling selected lots, and moving the entire position. Document the assumptions so you can update them when final tax forms arrive.
The SEC’s investor guidance recommends consulting a tax professional about fund-distribution taxation. Use individualized advice before a material trade or filing decision, especially when basis records are incomplete, a position is large, or several account owners or jurisdictions are involved.

Ask the fund or adviser precise questions
Request written answers and the disclosure section supporting each answer. Useful questions include:
- What exactly changed, and on what effective date?
- Was the change in portfolio management, the investment objective, distribution policy, tax treatment, or a response to a law or regulatory development?
- How could the change affect the amount, timing, or composition of distributions?
- Which risks, turnover levels, expenses, or trading practices changed?
- Where is the updated prospectus, statement of additional information, shareholder notice, and tax discussion?
- Are the stated tax effects reported outcomes, estimates, or forecasts?
- Does the claimed result depend on a particular election, assumption, holding period, account type, or future tax rule?
- Which portions of recent distributions were dividends, interest, capital gains, or return of capital?
Ask for the basis of any claimed tax result. Avoid treating a projected tax benefit as guaranteed, particularly when the result depends on transactions that could be challenged or on facts that differ from your account.

How IRS Notice 2026-62 fits into the analysis
IRS Notice 2026-62, dated September 28, 2026, discusses certain multi-position strategies used by some funds described as “tax-aware.” The Treasury Department and IRS state that the strategies discussed may produce results inconsistent with the purpose and proper application of federal tax rules. The notice requests comments and information. It also acknowledges that some long-standing, well-established techniques may reduce federal income taxes consistently with congressional intent.

The notice does not establish that every tax-aware fund, every tax strategy, or every strategy change is improper. It applies to the strategies and issues described in the notice, not to a broad category defined only by a fund’s marketing language. Read the notice’s scope and your fund’s disclosures before drawing a conclusion. If your decision depends on whether a particular transaction fits the notice, obtain advice based on the actual holdings and documents.
Know when professional advice is essential
General fund disclosures cannot calculate your personal tax. Obtain a qualified tax professional’s advice before acting when:
- you would realize a substantial gain or loss;
- return-of-capital payments may have reduced basis to zero;
- you own shares across multiple accounts, entities, trusts, or owners;
- you have foreign, state, or local tax obligations;
- you are considering a transaction affected by a recent IRS notice or other unsettled guidance;
- your broker’s basis information is incomplete or conflicts with your records; or
- you need to decide how to report a distribution on a filed or amended return.
The cited SEC and IRS materials are primarily federal guidance. They do not resolve every state, local, foreign, trust, entity, or account-specific issue. Bring the prospectus versions, notices, Forms 1099-DIV, trade confirmations, reinvestment records, and basis schedule to the adviser so the analysis uses your actual facts.

- Describe the unexpected result in one sentence and date it.
- Obtain and compare the current and prior prospectus, statement of additional information, notices, and distribution policy.
- List every distribution by category and reconcile it to your tax forms and reinvestment records.
- Update basis for reinvestments and return-of-capital amounts where applicable.
- Compare objective, risks, total return, standardized yield, fees, distribution pattern, and account-specific tax effects.
- Model holding, selling selected lots, selling all lots, and switching, including transaction costs and timing.
- Ask the fund or adviser for written explanations and the assumptions behind tax claims.
- Review any relevant IRS or Treasury guidance with a qualified tax professional before a material trade or filing decision.
A changed strategy is a reason to investigate, not an automatic instruction to exit. The sound choice depends on what changed, what your documents and tax forms show, how the investment now fits your goals, and the tax cost of each available action.
