First determine whether it is actually underperforming an appropriate benchmark, examine results over several market periods, and then review costs, strategy, risk and its role in your overall plan. Only after that analysis should you decide whether to keep it, change share class, switch funds or sell.

What “underperforming” really means
Underperformance has two different meanings. A fund can lose money in absolute terms, or it can make money while trailing a suitable comparison. A diversified stock fund might fall during a market decline yet still outperform the index for the same market segment. Conversely, a positive return can still be disappointing if a comparable fund or index earned substantially more with similar risk.
The comparison only makes sense when the benchmark represents the fund’s objective, geography, company-size range, bond quality, duration, currency exposure and management style. A small-company value fund should not automatically be judged against a broad large-company index. The Securities and Exchange Commission (SEC) advises investors to question a performance presentation that uses a mismatched benchmark.

Do not treat one weak quarter or one calendar year as proof of a lasting problem. The SEC shareholder-report guidance presents average annual returns for one, five and 10 years, or for the fund’s entire life when it has existed for less than those periods. Those are reporting intervals, not an automatic holding period or a sell signal. The SEC also cautions: “Just because a fund had one good year does not mean that positive investment returns will continue.”
A step-by-step review before you act
- Identify the exact investment. Record the fund name, ticker, share class, account type, investment objective and the date you bought it. Different share classes can hold the same portfolio but charge different expenses or sales loads, producing different net results.
- Read the current prospectus and shareholder report. Use the prospectus fee table, risk disclosures and investment strategy, then review the most recent shareholder report’s performance table and period-end dates. Confirm whether the displayed return is before or after expenses and whether it includes sales charges.
- Choose a like-for-like benchmark. Start with the benchmark named in the report, then test whether it tracks the same market segment and style. Compare the fund with an appropriate broad-based index as a second reference, while remembering that an index’s published return may not subtract the fees an investor pays.
- Compare several periods and market conditions. Examine the one-, five- and 10-year annualized figures when available, plus the most recent full year and periods that include both rising and falling markets. Note the exact end date for every number so you do not compare mismatched periods.
- Separate return from cost. List the annual operating-expense ratio, any front-end or back-end sales charge, account or service fees, and other applicable costs. Evaluate the return you actually received after those charges, not a headline return for a different share class.
- Diagnose the mandate. Determine whether the portfolio still follows its stated strategy, asset mix and risk limits. A fund may lag because its style is temporarily out of favor, because securities were selected poorly, or because the portfolio has changed in a way that no longer suits you.
- Check portfolio fit. Consider the fund alongside your emergency savings, other investments, time horizon, need for income and tolerance for losses. A fund can be well managed yet unsuitable if it creates too much concentration or volatility in your complete portfolio.
- Document the decision. Write down the benchmark, periods, fees, reasons for any gap and the role the fund is supposed to play. A written comparison reduces the temptation to chase whichever fund recently topped a performance table.
How to read the performance evidence
Use annualized returns, not isolated snapshots
Annualized returns show the average yearly rate over a period; they are not a promise that each year produced that result. A five-year figure can conceal a sharp loss followed by a rebound, while a one-year figure can be dominated by an unusual market event. Review the period-end date and, where available, the report’s year-by-year returns to see how consistently the fund behaved.
Compare net investor results
Two funds with identical portfolios can deliver different results because their share classes carry different operating expenses, distribution charges or sales loads. A front-end load reduces the amount invested at purchase; a deferred load can reduce proceeds when you sell. The prospectus explains when each charge applies and whether eligibility rules require a minimum investment, a retirement account or a particular distribution channel.

Check whether the gap is persistent and economically meaningful
A small shortfall can arise from ordinary expenses and trading friction. A larger or recurring gap deserves investigation, especially when the fund’s stated strategy and risk profile closely match the benchmark. There is no universal percentage, number of months or number of years at which selling becomes correct; the evidence must be interpreted in context.
Why an index fund can trail its index
An index fund is designed to follow, not beat, its target index. The SEC identifies several normal sources of tracking drag:
- Fees and expenses: Operating costs are deducted from fund assets, so the investor’s net return is normally below the index’s published return.
- Trading costs: Brokerage commissions, bid-ask spreads and market impact occur when the portfolio buys or sells securities.
- Sampling: Some funds hold a representative selection rather than every security in the index, creating differences in composition and performance.
- Tracking error: Cash balances, corporate actions, tax handling, rebalancing timing and other implementation details can make returns vary from the index.
A brief, modest lag may therefore be an expected cost of implementation rather than evidence of mismanagement. Investigate whether the difference is larger or more persistent than the fund’s expenses and disclosed methodology would reasonably explain.

Why an active fund can lag
An actively managed fund chooses securities or adjusts exposures according to a stated mandate. Its results depend substantially on the manager’s decisions, portfolio construction, trading and risk controls. First ask whether the manager is following the same process and benchmark described in the prospectus. A value strategy can trail while growth stocks lead; a quality or defensive strategy can lag during a speculative rally yet lose less in a downturn.

Read the report’s discussion of performance and the prospectus risk factors rather than inferring skill from a single winning or losing period. If the fund repeatedly trails its appropriate benchmark after costs across varied conditions and the original rationale no longer holds, a change may be reasonable—but that is a judgment, not a rule imposed by the calendar.
Costs that can change the decision
| Cost or feature | Where to find it | Why it matters |
|---|---|---|
| Annual operating expenses | Prospectus fee table and shareholder report | Deducted from assets each year and reflected in the return investors receive. |
| Share-class charges | Prospectus and account statement | The same portfolio can produce different net returns when classes have different ongoing expenses or distribution charges. |
| Sales loads | Prospectus fee table and trade confirmation | A front-end charge reduces the initial investment; a deferred charge can reduce sale proceeds. |
| Trading and transaction costs | Fund report, strategy description and disclosures | Buying and selling securities can create spreads, commissions and market-impact costs. |
| Account and tax costs | Brokerage documents and tax records | Switching or selling can create account charges or taxable gains depending on the account and transaction. |
Before changing funds, compare the total cost of the proposed replacement with the cost of staying. A lower expense ratio is not automatically better if the replacement has different risks, a different mandate, a sales charge or a portfolio role you do not need.

Hold, switch or sell: a practical decision framework
| What your review shows | Potential response |
|---|---|
| The fund trails a suitable benchmark only slightly, and the difference is broadly explained by disclosed expenses and implementation costs. | Holding may be reasonable if the strategy and risk still fit your plan. Monitor the next reports rather than reacting to a single period. |
| The benchmark is inappropriate or the fund’s style is temporarily out of favor, while the mandate and portfolio role remain suitable. | Do not make a performance decision until you establish a fair comparison and understand the style cycle. |
| The strategy, risk level, manager or portfolio role has changed and no longer matches your objective. | Consider a replacement that matches the role you actually need, after checking fees, taxes and trading consequences. |
| The fund persistently trails an appropriate benchmark after costs across multiple conditions, and the reason is not consistent with your original rationale. | Investigate a switch or sale, comparing alternatives on objective, benchmark, net cost, risk and portfolio fit. |
| You cannot determine the benchmark, fees, share class or account consequences. | Pause before trading and obtain qualified help; ask how the professional is compensated and what conflicts may exist. |
This framework does not prescribe a fixed sell threshold. The available SEC guidance establishes how to evaluate returns and costs, not a universal rule that every investor should sell after a specified loss or period.
What to check before switching or selling
Taxes and account type
In a taxable account, selling can realize a capital gain or loss and may affect your tax return. In a retirement account, the immediate tax treatment may differ, but the transaction can still change your allocation, fees and investment exposure. Tax rules depend on your circumstances; review the consequences with a tax professional before acting.

A switch can leave you out of the market between the sale and purchase, and different funds may settle on different schedules. Confirm trade cut-off times, redemption rules, exchange limits and any short-term trading fee in the prospectus or account agreement. Do not assume that moving money into last year’s winner improves future results.

Replacement quality
Compare the proposed fund and the current fund on the same five axes: investment objective and market segment; benchmark and one-, five- and 10-year records with matching dates; net investor cost including share class and sales charges; risk exposure and portfolio role; and taxes or transaction consequences. A replacement that looks cheaper can still be a poor fit if it adds concentration, currency risk or volatility you did not intend.
When professional help is worthwhile
Consider a qualified investment professional when the fund has complex holdings, you own several overlapping funds, a sale would create a large taxable gain, or you cannot reconcile the report with your account statement. Bring the prospectus, shareholder report, statements, purchase dates and your target allocation. Ask the professional to show the benchmark selection, after-cost comparison, risks of switching and total compensation, including commissions, asset-based fees or other payments. Advice should address your whole financial situation rather than focus on the one disappointing line item.
A repeatable monitoring checklist
- Record the fund, share class, objective and benchmark.
- Save each shareholder report and note its period-end date.
- Review one-, five- and 10-year annualized returns when available, plus year-by-year results.
- Compare against a genuinely comparable benchmark and identify any methodology difference.
- Update the expense ratio, sales charges and other applicable costs.
- Check for manager, mandate, turnover, concentration or risk changes.
- Confirm that the fund still fills the intended role in your complete portfolio.
- Before trading, evaluate taxes, transaction costs, settlement timing and replacement risk.
- Record why you chose to hold, switch or sell, then set a review date tied to reports and portfolio changes rather than market headlines.
The SEC’s July 23, 2025 investor bulletin on mutual-fund and ETF fees and expenses recommends using the standardized prospectus fee table and reading the latest shareholder report. Those documents provide the information needed to distinguish a normal cost-related lag from a strategy or suitability problem.
