Before a company trades an event contract, it should prove six things: the contract tracks a measurable business exposure, the settlement rules produce a usable payoff, the market can handle the intended size, the venue and product are lawful for the company’s situation, the total cost is acceptable, and written controls prevent conflicts, insider trading and operational errors. A quoted probability is a market price—not a guarantee and not a risk forecast validated for your company.
This guide is framed around U.S. federal derivatives-market materials available in October 2026. Legal conclusions can differ by jurisdiction, entity, contract and venue, so treat the regulatory discussion as a diligence framework rather than legal advice.

Start with the loss you are trying to manage
A prediction market is only a risk-management tool when its payoff offsets a defined loss. Begin with the exposure, not with an interesting market on a trading screen.

- Trigger: What event causes the company to lose money—such as a temperature threshold, a delivery disruption or a regulatory decision?
- Timing: When would the loss occur, and when would the contract resolve?
- Geography: Does the company’s exposure concern one facility, a region or a global operation?
- Magnitude: Estimate the loss across mild, moderate and severe outcomes rather than using one point estimate.
- Cash-flow path: Identify when money is needed. A contract that pays after the cash crisis may not hedge it.
Separate three purposes in the approval memo: hedging a contingent loss, buying information for planning, or speculating. The U.S. Commodity Futures Trading Commission (CFTC) distinguishes hedging from speculation; the controls, accounting treatment and risk limits should not be identical.

Write the loss scenario before choosing a contract
For each candidate, write a short scenario such as: “If event X occurs by date Y in location Z, our gross loss is approximately A, and the contract should pay B.” Include partial losses, a delayed event and a non-event. This exposes situations in which a contract can be correct according to its rules while the company still loses money.
Read the contract and rulebook as operating documents
The label on an event market is not enough. Two contracts with similar names can use different data sources, deadlines or settlement authorities.
Capture the terms in force when you trade
Save the contract specification and venue rulebook version that apply when the position is opened. Record:

CFTC customer guidance says customers should receive timely, transparent information about contract terms, payout, prices and how and by whom settlement is determined. Treat that information as something to verify and retain, not as a marketing summary.

Look for edge cases that can defeat a hedge
Ask what happens if the official data are revised, the measuring station fails, an agency changes its methodology, the event occurs just after the deadline or the source publishes no result. Determine whether the contract resolves on an initial release or a later corrected figure. A business policy can respond to a preliminary report while the contract waits for a final number, creating timing risk.
Exercise extra caution with conduct-based contracts
A September 22, 2026 CFTC staff advisory (Advisory 26-27) warned that “mention market” contracts may present heightened manipulation risk when settlement depends on discrete conduct that is not independently generated or externally verifiable. If a contract turns on what a particular person says or does, document how the event can be verified without relying on information supplied by a participant who could influence the outcome.
Test whether the payoff actually hedges the exposure
Draw the company’s loss curve and the contract’s payoff curve on the same scenario sheet. A hedge is useful only to the extent that the two move in opposite directions over the scenarios that matter.
Measure basis risk
Basis risk is the gap between the business loss trigger and the contract’s resolution trigger. It can arise from a different location, date, threshold, data source or definition of damage. For example, a weather contract may settle on a reading at one station while the company’s facilities are several miles away. A freeze contract might pay when a temperature threshold is recorded even though the crop suffers no material loss, or fail to pay when the crop is damaged by a different weather pattern.

Estimate the offset and residual exposure
For each scenario, calculate:
- the company’s gross loss;
- the contract payout, net of fees and funding costs;
- the portion of the loss offset;
- the residual loss, including any timing mismatch.
Do not infer effectiveness from a high market probability. A probability reflects the prices and positions of market participants; it does not incorporate your company’s insurance terms, operational resilience or balance-sheet capacity.
Keep provider claims in perspective
Institutional materials from an event-contract provider say businesses can hedge risks and use live or historical market-implied probabilities in decisions. Those are provider use-case claims, not evidence that a particular contract will hedge a particular company, or that event contracts outperform insurance or conventional derivatives.
Check liquidity, exit capacity and total cost
A visible quote is not proof that you can trade your required size. CFTC educational material explains that order books may show real-time bids and asks and that customers may trade out at the current price, but it does not guarantee depth or an executable price for a large position.
Measure executable liquidity
- Spread: Record the bid, ask and spread at the time and size you expect to trade.
- Depth: Count how much is available at each price level, not just the best quote.
- Slippage: Model the average price if the order consumes several levels.
- Concentration: Check whether one participant supplies most visible liquidity.
- Exit: Test whether the position can be closed before settlement during a stressed market.
Run the analysis at normal size and at the size needed after a loss has begun. Liquidity often matters most when other participants are trying to exit at the same time.

Include every cost
Build a total-cost estimate covering trading fees, bid-ask spread, expected slippage, margin or funding needs, account and clearing charges, internal operations, legal review, accounting and tax work, and the cost of monitoring and reconciliation. A contract with a small headline fee can still be expensive if the spread is wide or the position must be rolled or closed early.
Verify the venue, product and legal status on the decision date
“Regulated” is not a complete diligence conclusion. Confirm the exact legal entity, its role, the product’s listing or filing status, clearing arrangements, customer agreement and the law applicable to your company and transaction.
Use primary regulatory records
- Confirm that the website or app belongs to the entity you intend to use; the CFTC specifically tells customers to check that digital services belong to registered entities.
- Read the current exchange rulebook, product certification, disclosures, fee schedule and clearing information.
- Identify whether the company is dealing directly with a venue, through an intermediary or through another corporate account.
- Ask counsel whether the entity, instrument, account and proposed purpose are permitted for your jurisdiction and corporate structure.
Distinguish current obligations from proposals
Regulatory announcements can describe possible future rules rather than obligations already in force. On March 12, 2026, the CFTC issued a prediction-markets advisory and announced an advance notice of proposed rulemaking seeking comment on possible regulation. On June 10, 2026, it announced a proposed framework concerning event contracts involving enumerated activities. Proposals, staff advisories and litigation can change the compliance picture; check the status again before opening or adding a position.

Useful chronology, not a safety seal
| Date | What the CFTC material states | How to use it |
|---|---|---|
| 1988 | The Iowa Presidential Stock Market was created. | Historical context for prediction markets; it does not establish current legality or hedge quality. |
| 2004 | The CFTC approved Hedge Street as the first designated contract market offering binary options. | Historical context; review today’s entity and product instead of relying on precedent. |
| March 12, 2026 | Prediction-markets advisory and advance notice of proposed rulemaking. | Check whether later action changed the applicable framework. |
| June 10, 2026 | Proposed rule concerning contracts involving enumerated activities. | Treat as proposed unless and until finalized. |
| September 22, 2026 | Staff Advisory 26-27 on mention-market manipulation risks. | Apply heightened verification and conflict analysis to conduct-based contracts. |
Put corporate controls in writing before trading
Event contracts can create insider-information and manipulation risks when employees know confidential facts or can influence the event being settled. CFTC materials describe exchange monitoring duties and enforcement involving misuse of nonpublic information and fraud connected with event contracts.

Minimum control set
- Permitted list: Name approved venues, products and business purposes; prohibit everything else by default.
- Authority: Require documented approval from treasury or finance, legal and compliance before a live position.
- Limits: Set gross and net position limits, loss limits, concentration limits and limits by event or employee.
- Information barriers: Restrict trading by anyone with material nonpublic information or the ability to affect the settled event.
- Separation: Keep operational data access separate from trading permissions where practical.
- Surveillance: Review unusual orders, rapid changes, attempts to move prices and trading near internal announcements.
- Escalation: Define who can freeze trading, close a position or notify the venue and regulators.
- Records: Retain approvals, contract versions, calculations, orders, communications, reconciliations and settlement notices.
Reconcile the position like any other financial instrument
At each close, reconcile venue statements to the general ledger, verify cash and collateral, revalue open positions, document the source of prices and record any settlement dispute. Decide in advance how accounting, tax and financial-statement disclosures will be handled; do not wait for the first payout.
Compare the contract with other ways to manage the same risk
Do not ask whether prediction markets are generally “better.” Compare the specific exposure and operating burden with the alternatives available to the company.
| Decision axis | Questions for an event contract | Questions for alternatives |
|---|---|---|
| Exposure match | Does the event, location, timing and payout track the loss? | Does insurance, a conventional derivative, a supplier agreement or an operational change respond to the same trigger? |
| Basis and settlement | Could the contract resolve differently from the business loss? | What exclusions, claims rules, indexes or delivery conditions create mismatch? |
| Liquidity and exit | Can the intended size be opened and closed under stress? | Are quotes, cancellation rights or secondary markets dependable? |
| Total cost | What are fees, spread, funding, control and advisory costs? | What are premiums, collateral, transaction costs and administration? |
| Governance | Can access, insider-information controls and audit records be enforced? | Do existing procurement, treasury and claims processes provide stronger controls? |
| Legal and counterparty conditions | What are the venue’s registration, clearing and customer-agreement terms? | What licenses, counterparties, insolvency protections and jurisdictional rules apply? |
The available official materials do not establish that event contracts are universally cheaper, more accurate or more effective than conventional instruments. The appropriate choice depends on the company’s exposure and controls.
A practical approval sequence
- Define the loss: Document trigger, timing, geography, amount and intended purpose.
- Select candidate contracts: Reject any market whose event definition cannot be mapped to the loss.
- Review settlement: Save the terms and rulebook; resolve data, correction, dispute and cancellation questions.
- Model scenarios: Calculate payout, residual loss and timing under partial, delayed and opposite outcomes.
- Size the trade: Test spread, depth, slippage, fees, funding and stressed exit capacity.
- Clear legal and compliance: Verify entity, product, registration, clearing, jurisdiction and current restrictions.
- Approve controls: Set limits, permitted users, surveillance, escalation and record-retention requirements.
- Reconcile and review: Monitor the hedge against the original exposure and stop using it if the basis relationship changes.
Common failure modes to reject
- Buying a contract because its headline probability “looks right” without measuring the company’s loss.
- Assuming a familiar event label means familiar settlement terms.
- Using the best displayed quote as the expected execution price for a large order.
- Ignoring the possibility that the position cannot be exited during a crisis.
- Allowing employees who can influence the event to trade it.
- Treating a proposed CFTC rule or staff advisory as a final, universal legal answer.
- Leaving accounting, tax, collateral and record retention until after the trade.
A prediction market can be considered only after these tests show a documented exposure match, workable settlement, sufficient capacity, acceptable cost, verified legal status and enforceable controls. If any one of those conditions fails, use another risk response or keep the position out of the company’s risk program.
