Before buying a corporate bond, verify five things: the issuer’s ability to pay, the bond’s legal terms, the return you are actually being offered, the risks that could change its value, and whether you can exit when you need cash. A bond is a loan to a company—not a guaranteed deposit—so the issuer’s promise is only as good as its capacity and obligation to honor it.

1. Read the documents that create the investment

Do not make a decision from a bond listing, a headline yield, or the issuer’s name alone. For a registered public offering, begin with the prospectus and then read the bond’s indenture, the contract governing the debt. The prospectus explains the issuer’s financial condition, intended use of proceeds, offering terms, and significant risks. The indenture sets out payment obligations, restrictions on the issuer, events of default, and remedies available to bondholders.

What to find in the prospectus

  • The issuer’s business, financial condition, and material risks.
  • How the company plans to use the money raised.
  • The bond’s interest rate, maturity, ranking, redemption provisions, and other terms.
  • Risks specific to the issuer, industry, geography, currency, or structure.

Use the SEC’s EDGAR system to locate the current filing for a registered offering. Make sure the document applies to the exact series you are considering, not merely to the company or an older issuance.

What to find in the indenture

  • Whether the debt is secured or unsecured and where it ranks relative to other obligations.
  • Financial or operating covenants that limit additional borrowing, asset sales, dividends, or mergers.
  • What constitutes a missed payment or other event of default.
  • What bondholders can do after a default and whether a trustee acts on their behalf.

These provisions can materially change recovery prospects. Two bonds from the same company can have different priority, collateral, covenants, call rights, and maturity dates.

2. Reconstruct the bond’s cash flows

Write down exactly what you would pay and what payments you expect to receive. This prevents a quoted coupon or yield from being mistaken for a guaranteed return.

Price and face value

Face value, sometimes called par value, is the amount the issuer promises to repay at maturity if it meets its obligation. The market price is what you pay today and can be above or below face value. Paying more than face value can reduce your return; paying less can increase the return if all scheduled payments are made.

Coupon rate and payment schedule

The coupon rate determines the stated interest payment on the bond’s face value. Confirm the payment frequency, the first payment date, and whether the rate is fixed or subject to another formula. A coupon is a contractual payment, but it is not a guarantee against default or a measure of the bond’s market value.

Yield to maturity

Yield to maturity (YTM) is a comparison measure based on the purchase price and the scheduled payments through maturity. It incorporates the difference between your purchase price and the amount due at maturity, assuming the issuer makes the promised payments and the bond is held to maturity. YTM is not a guarantee, and it does not eliminate the possibility of a loss if you sell earlier or the issuer fails to pay.

Maturity date and expected holding period

Check the exact maturity date and ask whether you can realistically hold the investment that long. A bond held to maturity still carries default risk. If you sell before maturity, the price you receive will depend on interest rates, credit conditions, liquidity, and the market’s assessment of the bond at that time.

3. Evaluate whether the issuer can repay you

Corporate bonds are debt obligations. You are a creditor of the company, not an owner, and repayment depends on the issuer meeting its obligations.

Review the issuer’s finances

Use the financial statements and risk disclosures in the offering documents to assess the company’s ability to service debt. Consider the stability of its revenue and cash flow, existing debt, upcoming maturities, exposure to changing economic conditions, and the stated use of the new borrowing. Look for warnings about liquidity, refinancing needs, legal disputes, or dependence on a small number of customers or markets.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Understand seniority and security

Priority matters if the company is reorganized or liquidated. Secured debt may have specified collateral; unsecured debt does not have a particular asset pledged to it. Senior and subordinated obligations occupy different places in the repayment order. Read the indenture rather than assuming that every bond issued by a familiar company has the same protection.

Examine covenants

Covenants can restrict actions that would weaken bondholders’ position, but their strength varies. Identify the tests the issuer must meet, how often compliance is measured, and what happens if a covenant is breached. A bond with fewer or weaker restrictions may offer a higher yield because investors are accepting more risk.

Use ratings as evidence, not as a decision

A credit rating estimates relative credit risk. Ratings are subjective, can change, and do not cover every investment risk, including interest-rate, inflation, liquidity, call, or concentration risk. The SEC’s Office of Investor Education and Advocacy and Office of Credit Ratings state: “You should not base your investment decision solely on a credit rating or treat a credit rating as if it were investment advice.” That statement appears in the Updated Investor Bulletin: The ABCs of Credit Ratings, dated October 12, 2017.

Read the rating rationale and outlook when available, then compare the rating with the issuer’s current financial information and the specific bond’s seniority and covenants. A rating can be revised after you buy.

4. Measure interest-rate and inflation risk

How market rates affect price

Fixed-rate bond prices generally move in the opposite direction to market interest rates. If new bonds begin offering higher rates, an existing fixed-rate bond generally must fall in price to offer a competitive return to a new buyer. If market rates fall, an existing bond may become more valuable.

Why maturity and coupon matter

Longer-maturity bonds generally have greater exposure to rate changes than shorter-maturity bonds. All else equal, lower-coupon bonds are also generally more sensitive because more of their value comes from a payment far in the future. Compare a bond’s maturity and coupon with the date you expect to need the money.

Inflation and purchasing power

Fixed payments buy less when prices rise. Even if the issuer pays every coupon and returns face value, inflation can reduce the purchasing power of those dollars. Treat the stated yield as a nominal figure unless the bond’s terms explicitly provide a different inflation adjustment.

5. Decide how you would get out

Liquidity is not guaranteed

Some corporate bonds trade infrequently. In a less active market, you may have difficulty finding a buyer, and the available price may not reflect the value you expected. The corporate bond market also has less price transparency than the equity market.

Define your exit plan before buying

  • If you may need cash before maturity, decide what price loss you could tolerate.
  • Check whether recent trades exist for the exact bond, not merely for the issuer’s other debt.
  • Allow for the possibility that a sale could take time or require accepting a discount.
  • Do not treat a maturity date as a guaranteed source of cash unless you can accept the issuer’s default risk.

FINRA’s Market Data Center can provide public bond price and trading-history information. Confirm that quotations refer to the exact issue, are recent enough for your decision, and distinguish trade information from an executable offer.

6. Check every call and redemption provision

A callable bond allows the issuer to repay you before the stated maturity, often when market rates have fallen. That can shorten your expected holding period just when comparable new investments offer lower rates.

Read the call schedule

  • The first date on which the issuer may redeem the bond.
  • Each permitted redemption date and the price, including any premium over face value.
  • Any period during which the bond cannot be called.
  • Whether special redemption rights apply after a tax, regulatory, or other specified event.

Compare yield to maturity with the yield to the first important call date when that information is available. A high yield based on a long maturity may not be the return you receive if the issuer calls the bond early. The resulting reinvestment risk is yours.

7. Compare the bond with alternatives on the same axes

There is no universally best choice. Compare the specific instrument with other individual bonds, bond mutual funds, or exchange-traded funds using the characteristics that affect your objective.

Question Why it matters
Who owes the money, and how strong is its financial condition? Determines the likelihood and reliability of scheduled payments.
Where does this debt rank, and what collateral or covenants apply? Affects protection and potential recovery if the issuer defaults.
What price, coupon, and yield to maturity are available? Shows the cash-flow trade-off at the purchase price; YTM remains an assumption, not a promise.
When does the bond mature, and what is its call schedule? Sets interest-rate exposure and the risk that the investment ends earlier than planned.
How actively does the exact issue trade? Indicates how difficult it may be to sell at a fair price.
How concentrated would the position be? Holding one issuer creates more company-specific exposure than a diversified vehicle.
Does the instrument fit your cash needs and loss tolerance? A technically attractive yield is unsuitable if you may need the money during an unfavorable market.

Bond funds and ETFs can provide diversification across issuers and maturities, but they are not identical to holding one bond to maturity: their holdings, prices, income, and duration can change. Review the specific fund’s mandate and costs rather than assuming diversification removes risk.

8. Verify information immediately before placing an order

  1. Locate the latest prospectus and the indenture for the exact bond.
  2. Confirm the issuer, series, maturity date, coupon, payment dates, ranking, security, and call terms.
  3. Review current issuer filings and any updated rating action or risk disclosure.
  4. Check the recent price and trading history for the exact issue through a public market-data source.
  5. Calculate the dollars you would pay, the scheduled cash flows, and the yield measure shown by your broker.
  6. Test the purchase against your time horizon, emergency-cash needs, and tolerance for a price loss.
  7. Record what would make you sell, hold, or decline the investment; do not let a changing quote replace the original plan.

Common mistakes and how to correct them

Mistaking a high yield for safety

A high yield may compensate you for credit, liquidity, call, or duration risk. Return to the prospectus, indenture, issuer finances, and recent trading data before treating it as an opportunity.

Assuming a maturity date removes all risk

Maturity removes the need to sell at a market price only if the issuer pays as promised. Default remains possible, and an earlier sale introduces both price and liquidity risk.

Relying on the rating label

Ratings are useful shorthand, not investment advice. Check what the rating covers and what it omits, then perform an independent review.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring concentration

One corporate issuer can affect the outcome of your entire position. Compare the exposure with a diversified bond portfolio or fund and with your overall financial plan.

A practical go/no-go test

Proceed only when you can explain, in your own words, who owes you money, what you will pay, what payments are scheduled, when and how the debt can be redeemed, where the bond ranks, what could cause a loss, and how you would obtain cash if your plans changed. If any answer depends solely on a rating, a headline yield, or an unverified quote, the due diligence is incomplete.
