What the 5% Rule Does—and Doesn’t—Say About Retirement Safety

Short answer: withdrawing 5% of a retirement portfolio is not a universal safety guarantee. Its result depends on what “5%” means, how long retirement lasts, the stock-and-bond mix, inflation, market-return order, fees, and whether success means preserving the balance, maintaining income, or simply avoiding depletion for a stated period. Historical studies produce useful planning ranges, not promises about any individual’s future.

What people mean by the “5% rule”

The phrase can describe several different strategies. They produce different income patterns and different risks, so a percentage by itself is incomplete.

Five percent of the starting portfolio, then inflation adjustments

Under this traditional interpretation, you withdraw 5% of the account value on the retirement date. A $1 million portfolio would provide $50,000 in the first year. In later years, the dollar withdrawal is increased to maintain purchasing power, regardless of the account’s current value. If inflation is 3%, the second-year target would be $51,500.

This approach gives relatively predictable spending but exposes the portfolio to depletion. A fall in the account does not automatically reduce the scheduled withdrawal, which can make early losses especially damaging.

Five percent of the current balance every year

Here, the withdrawal is recalculated annually. Five percent of a $1 million balance is $50,000; if the balance falls to $700,000, the next withdrawal is $35,000. The account is less likely to reach zero because spending falls with the balance, but income can vary sharply and may lose purchasing power.

A 5% guaranteed-withdrawal calculation

An income product may calculate a 5% benefit from a contractual base rather than paying 5% of the liquid account value. Guarantees depend on the insurer, contract terms, fees, investment choices, and claims-paying ability. That is not the same as withdrawing 5% from a diversified portfolio.

Definition of 5% Income behavior Main risk or trade-off
Initial balance, then inflation increases Starts predictably and generally rises with inflation Early market losses can cause depletion because spending does not automatically fall
Current balance recalculated annually Falls after poor returns and rises after gains Income volatility and possible loss of purchasing power
Contractual guaranteed benefit Defined by a product formula and contract Fees, liquidity limits, inflation exposure, and insurer and contract risks

Before evaluating any claim about a 5% rate, identify which of these meanings is being used.

What Fidelity’s historical analysis found

A Fidelity Viewpoints report analyzed hypothetical retirements beginning on the first day of each month from January 1926. Its “balanced” portfolio contained 50% stocks, 40% bonds, and 10% cash. The report used historical inflation and market returns and measured how long the portfolio lasted in each historical period.

Initial withdrawal rate Result at a 90% historical frequency Retirement horizon or condition
5% Lasted at least 22 years 90% of modeled periods
4% Lasted at least 32 years 90% of modeled periods
4.2% Sustainable 30-year horizon, 90% of modeled periods
4.6% Sustainable 25-year horizon, 90% of modeled periods
3.8% Sustainable 35-year horizon, 90% of modeled periods

These figures show why a five-point rate cannot be labeled simply “safe.” In that same analysis, the 5% strategy reached at least 22 years in 90% of periods, while the 4% strategy reached at least 32 years. A person retiring at 65 may need income for 30 years or more; a couple, an early retiree, or someone with exceptional longevity may need 35 or 40 years.

The report itself cautions that past market performance cannot establish what will happen next. The percentages are historical observations under a specified allocation, withdrawal method, inflation history, and starting-date sample—not guarantees for a future retiree.

Why a 5% withdrawal can fail even when average returns look adequate

Sequence of returns

The order of returns matters as much as the long-run average when withdrawals begin. Suppose a portfolio loses 20% early in retirement while the retiree continues taking scheduled withdrawals. Fewer shares remain to participate in a later recovery, so the account may never catch up with a portfolio that experienced the same returns in a different order.

TIAA’s retirement-income analysis illustrates this poor-start problem: early losses reduced assets, while high inflation reduced the purchasing power of income over the retirement period. Two retirees with the same average return can therefore experience very different outcomes based on their starting dates.

Inflation

A fixed dollar withdrawal loses buying power unless it rises with prices. Inflation-adjusted withdrawals protect spending power but increase the strain on the portfolio, especially after a market decline. A strategy that appears adequate in nominal dollars may not maintain housing, health-care, and daily-living costs in real terms.

Longevity

A result for 22, 25, or 30 years does not establish safety for a 35- or 40-year retirement. Extending the horizon gives the portfolio more time to encounter a severe bear market, high inflation, or both.

Different definitions of success

“Success” might mean the account never reaches zero over a fixed horizon, income continues under a guarantee, or a specified balance remains for heirs. Those are different objectives. A plan can avoid depletion but deliver unacceptable income volatility, or preserve a balance while failing to keep up with inflation.

Why historical studies disagree

Historical withdrawal results depend on the countries included, the return and inflation data, the asset allocation, the household modeled, and the way failure is defined. A favorable US period is not a universal probability for all future retirees.

TIAA’s comparison of income strategies

A TIAA Institute report published in May 2016 modeled 709 historical 30-year periods, beginning in January 1926 and ending in December 2014, using a 50/50 equity-and-bond portfolio. It compared three distinct approaches: a guaranteed lifetime withdrawal benefit (GLWB), systematic withdrawals, and a partial variable-annuity strategy.

The report examined annual income, an income floor, inflation protection, liquid emergency resources, and potential estate value. Its modeled GLWB comparison used a 5% guaranteed-benefit calculation; that number should not be silently treated as a 5% inflation-adjusted portfolio withdrawal. The methods assumed an annual administration charge of 40 basis points. Because the historical periods overlap, the report explicitly says the analysis should not be considered a Monte Carlo simulation.

Evidence from a broader group of developed countries

A working paper by Anarkulova, Cederburg, and coauthors modeled a 65-year-old couple retiring in 2022 with a 60/40 portfolio. It used survival probabilities from Social Security Administration actuarial tables and return data from developed countries. Under the paper’s cited 5% rule, the modeled financial-ruin rate was 29.8%; its corresponding developed-country simulation for 4% was 17.4%.

The paper’s US-only historical sample produced materially more favorable results for the rates it reported. The authors discuss survivor and easy-data biases in US-centered samples. Their estimates depend on the bootstrap procedure, return sample, household assumptions, and definition of ruin, so they are not the definitive failure probability for every 5% plan.

How the 5% rule compares with the 4% rule

The 4% rule is more conservative in the Fidelity historical analysis, but “more conservative” does not mean guaranteed. At a 90% historical frequency, 4% lasted at least 32 years versus at least 22 years for 5% in the same balanced portfolio. The lower rate also produces less first-year income: $40,000 rather than $50,000 from a $1 million starting balance.

Question 5% initial withdrawal 4% initial withdrawal
First-year income from $1 million $50,000 $40,000
Fidelity historical result at 90% frequency At least 22 years At least 32 years
Portfolio assumption in that comparison 50% stocks, 40% bonds, 10% cash
Implication Higher spending, less historical margin Lower spending, greater historical margin

The choice is not simply “5% versus 4%.” A retiree with a short horizon, substantial guaranteed income, flexible spending, or a large cash reserve may accept a different risk than an early retiree relying on the portfolio for every expense.

How to test a 5% plan before relying on it

  1. Define the withdrawal. Write down whether 5% applies to the starting balance, the current balance, or a contractual benefit base. State whether later withdrawals rise with inflation.
  2. Set the horizon. Model the age of the younger household member and a conservative lifespan, not just a 20- or 30-year average. Include the possibility of a 35- or 40-year retirement.
  3. Separate essential and discretionary spending. List housing, food, insurance, taxes, and health care separately from travel, gifts, and other adjustable costs.
  4. Inventory non-portfolio income. Include pensions, government benefits, rental income, and other dependable sources. A portfolio need not fund the same percentage of total spending for every household.
  5. Stress-test bad starts. Examine scenarios with losses in the first several years, elevated inflation, and a prolonged recovery. Do not rely only on an average annual return.
  6. Measure more than depletion. Track real income, liquid emergency funds, the balance at the end of the horizon, and any desired estate value.
  7. Write adjustment rules in advance. Decide when discretionary spending will be cut, when withdrawals will be paused, or when work or other income will be added. A flexible rate is not a safety feature unless the adjustment trigger and sacrifice are explicit.
  8. Review taxes and fees. A 5% gross withdrawal is not 5% of spendable income after income tax, investment expenses, administration charges, and trading costs.

Ways to reduce risk without treating 5% as a promise

Use a lower starting rate

Starting at 4% or less creates more room for a long retirement, weak returns, or high inflation, but it may require lower spending or other income.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Adopt a transparent spending guardrail

One approach is to begin with a target withdrawal and reduce discretionary spending after a specified portfolio decline. The benefit is a lower depletion risk; the cost is that income is no longer stable. The trigger, reduction size, and recovery rule must be written before retirement.

Match essential expenses with dependable income

Pensions, government benefits, cash reserves, or a contractually guaranteed income stream can cover necessities while the investment portfolio funds discretionary goals. Evaluate guarantees, inflation protection, fees, liquidity, and the effect on assets available to heirs rather than comparing only the headline percentage.

Keep a liquidity reserve

Holding several years of near-term spending in cash or high-quality short-term assets can reduce the need to sell volatile investments after a fall. That reserve has an opportunity cost and does not eliminate inflation risk, but it can make a spending adjustment more practical.

Common mistakes when applying the rule

  • Calling 5% “safe” without a horizon. A rate that survived 22 years in most historical periods does not establish a 35-year plan.
  • Mixing definitions. A current-balance withdrawal, an inflation-adjusted initial withdrawal, and a guaranteed benefit are not interchangeable.
  • Ignoring allocation. Results from a 50/50 or 50/40/10 portfolio cannot be transferred unchanged to an all-stock or heavily cash portfolio.
  • Confusing historical frequency with probability. “90% of modeled periods” describes the study’s sample; it is not a personal guarantee.
  • Using a favorable US history as the whole world. Broader-country simulations can produce different outcomes.
  • Overlooking income adequacy. Avoiding a zero balance does not prove that withdrawals kept pace with medical costs, housing, or inflation.
  • Assuming flexibility without naming the sacrifice. Spending cuts can improve sustainability only if they are large and timely enough to matter.

Bottom line for retirement planning

The 5% rule is best used as a starting hypothesis, not a safety certificate. In Fidelity’s historical balanced-portfolio analysis, 5% lasted at least 22 years in 90% of modeled periods, while 4% lasted at least 32 years; other studies using different products, countries, fees, and assumptions reach different results. Treat the rate as one input to a plan that specifies the withdrawal definition, horizon, asset mix, inflation treatment, flexibility, guaranteed income, liquidity, and estate goals. If those details are missing, the phrase “5% rule” does not tell you whether your retirement spending is sustainable.
