A tax provision is a recognised accounting estimate of an obligation; a contingent tax liability is generally disclosed in the notes rather than recognised on the balance sheet; and a disputed demand is not automatically money the company will have to pay. Under IFRS, the classification depends on the tax type, evidence available at the reporting date, the probability of an outflow and whether the amount can be estimated reliably. These labels describe accounting judgments, not a court’s decision or a guarantee of the eventual cash payment.

What does a tax provision mean for shareholders?

In ordinary financial-reporting language, a provision is a liability whose timing or amount is uncertain. IAS 37 requires recognition when a past event has created a present legal or constructive obligation, an outflow of economic resources is probable and the amount can be estimated reliably. The recorded amount is measured at what the company would rationally pay to settle the obligation or transfer it at the reporting date, taking account of risks and uncertainties. Where the time value of money is material, the estimate is discounted to present value.

For shareholders, recognition means the estimate appears in the company’s recognised liabilities and usually has a corresponding effect on profit or another accounting measure, depending on the facts. It does not mean the tax authority has already prevailed. Management may still be negotiating, appealing or waiting for a legal decision, and the final assessment can be higher, lower or zero.

The word “provision” is therefore about recognition, not certainty. The company has concluded that the accounting threshold for recording an obligation has been met, while still acknowledging uncertainty about amount or timing.

How a provision can affect the accounts

  • Profit: recognition can create an expense or change a tax charge in the reporting period, reducing reported earnings when the charge is recognised.
  • Liabilities and equity: the recognised obligation increases liabilities; the corresponding entry may reduce retained earnings or affect another relevant line.
  • Future periods: later payments, settlements, releases or revised estimates can change profit and cash flow in different periods.
  • Valuation: investors may adjust their view of sustainable earnings or net debt if the estimate is large, volatile or likely to require cash.

What is a contingent tax liability?

IAS 37 uses “contingent liability” for either a possible obligation whose existence depends on uncertain future events outside the company’s complete control, or an obligation that is not recognised because an outflow is not probable or cannot be estimated reliably. It is not recognised in the statement of financial position. Instead, it is disclosed in the notes unless the possibility of an outflow is remote.

A note-only contingency can still be financially material. It may describe an ongoing tax examination, an assessment under appeal or a legal interpretation that could require a substantial payment. The absence of a balance-sheet liability means only that the recognition criteria were not met at that reporting date; it does not mean the exposure is immaterial or impossible.

Is a contingent tax liability money the company will definitely have to pay?

No. “Contingent” expressly signals uncertainty. The company may ultimately pay nothing, settle for a different amount, win an appeal or face an adverse decision. The note should explain the nature of the matter and, when practicable, its financial effect, timing and uncertainties. Do not convert a disclosed maximum claim into an expected loss unless management or the applicable standard supports that conclusion.

When can a contingency become a provision?

IAS 37 requires reassessment at each reporting date. If new evidence makes an outflow probable and a reliable estimate becomes available, an item previously disclosed as contingent is recognised as a provision in the period of that change, except in the exceptionally rare case where no reliable estimate can be made. Conversely, a recognised provision can be reduced or released when the obligation is settled, expires or becomes less likely.

How uncertain income taxes are treated under IFRIC 23

Uncertainty over whether a taxation authority will accept an income-tax treatment is addressed by IAS 12 as supplemented by IFRIC 23. The company assesses whether acceptance is probable, assuming the authority examines the treatment with full knowledge of all relevant information. This is an assessment of the tax position, not a prediction based only on whether an audit has started.

Choosing the measurement method

If acceptance is probable, the company generally measures current and deferred tax consistently with the filed or intended treatment. If acceptance is not probable, IFRIC 23 requires the uncertainty to be reflected using whichever method better predicts the resolution:

  • Most likely amount: the single most likely outcome, appropriate when outcomes are binary or concentrated around one result.
  • Expected value: the probability-weighted sum of possible outcomes, useful when there is a range of outcomes with several probabilities.

The estimate is updated when facts or expectations change. A change can affect current tax, deferred tax, profit and the carrying amount of related assets or liabilities. Recognition under IFRIC 23 should not be read as an admission that the authority’s position is correct; it is the company’s best accounting estimate under the required model.

Disclosures shareholders should expect

IFRIC 23 makes relevant judgments and estimates important to the analysis. Notes may discuss the uncertain treatment, assumptions about examination, the period over which the matter could be resolved and the potential effect on tax balances. The level of detail varies, and some information may be withheld when disclosure would seriously prejudice the company’s position in a dispute, subject to the applicable disclosure requirements.

Disputed taxes outside income tax

A disputed demand that is not an income tax is considered under IAS 37 rather than IFRIC 23. Examples can include transaction taxes, payroll-related levies, customs charges or other government-imposed amounts, depending on the facts and the reporting framework.

An IFRS Interpretations Committee example concerning deposits relating to taxes other than income tax illustrates the analysis: after considering all available evidence, an entity judged it probable that it would not be required to pay the disputed amount. In that fact pattern, it disclosed a contingent liability and did not recognise a liability. The example demonstrates the application of IAS 37 to those facts; it is not a universal answer for every tax dispute or jurisdiction.

Shareholders should therefore identify the tax type before interpreting a note. A company can have an uncertain income-tax treatment governed by IAS 12 and IFRIC 23, and a separate non-income-tax assessment governed by IAS 37, with different recognition and measurement conclusions.

Recognition, disclosure and cash are different events

Three timelines often diverge:

  1. Accounting recognition: the date the criteria for a provision or uncertain-tax balance are met.
  2. Resolution: the date an audit, appeal, court case or settlement determines the amount legally due.
  3. Cash payment: the date money leaves the company, which may be later still and may include instalments, refunds or offsets.

A provision can reduce profit before cash is paid. A later payment can consume cash without creating a new expense if the liability was already recognised. A note-only contingency can remain outside recognised liabilities while still representing a risk to future liquidity. Analyse earnings, balance-sheet exposure and cash separately rather than treating any label as an immediate cash-flow forecast.

How to read the tax note in an annual report

Use the following sequence when reviewing a company’s filing:

  1. Locate the accounting-policy section. Confirm whether the report applies IFRS and which policies govern provisions, income taxes and contingencies.
  2. Identify the tax category. Determine whether the matter concerns income tax under IAS 12 or another tax considered under IAS 37.
  3. Find the recognised balance. Check current tax, deferred tax and provisions on the statement of financial position and in the related reconciliation.
  4. Read the contingency narrative. Look for audits, assessments, appeals, guarantees, penalties, deposits and claims that are disclosed only in the notes.
  5. Extract management’s judgment. Note the assumptions about acceptance, probability, legal advice, examination periods and possible outcomes.
  6. Check measurement detail. Record the recognised amount, any disclosed range or maximum exposure, discounting, currency and whether the figure is gross or net of recoveries.
  7. Trace movements from the prior year. Look for additions, releases, payments, settlements, reclassifications and changes in estimates.
  8. Assess timing and liquidity. Identify when an adverse outcome could require payment and whether the company reports sufficient cash, facilities or other resources.
  9. Read subsequent-events disclosures. A settlement, court ruling or new assessment after year-end may explain why the next reporting period differs.

Questions that expose hidden uncertainty

  • Does the note explain what tax treatment or transaction is disputed, rather than merely naming a government authority?
  • Does “possible exposure” describe a maximum claim, a range of outcomes or management’s expected payment?
  • Is the amount stated before or after interest, penalties, recoveries, tax deductions or foreign-exchange effects?
  • Has the company changed its probability assessment or measurement method since the previous report?
  • Could disclosure be incomplete because revealing detail would prejudice an active dispute?

Comparing two companies’ tax exposures

Two disclosures are comparable only after checking jurisdiction, tax type, accounting framework and reporting date. Use the following framework rather than comparing headline amounts alone.

Comparison point What to examine Why it matters
Recognition Recognised provision or tax balance versus note-only contingent liability A note-only exposure is not included in recognised liabilities, even though it may be material.
Likelihood and basis Management’s view on authority acceptance, probability of outflow and supporting evidence Different judgments can produce different accounting outcomes for similar disputes.
Size and estimation Recorded amount, disclosed range or possible exposure, key assumptions and discounting A maximum demand is not automatically the expected loss.
Timing and liquidity Expected resolution or payment horizon and available resources An identical amount can have very different cash-flow consequences depending on timing.
Change over time Additions, releases, payments, settlements and revised assessments Movement often reveals more than a single year-end balance.
Disclosure quality Clarity about the treatment, uncertainty, judgments and estimation limits Clear notes let investors distinguish a measured obligation from an unresolved possibility.

Worked interpretations for shareholders

A recognised income-tax uncertainty

Suppose a company concludes that a tax authority is unlikely to accept a deduction and records an amount using the most likely outcome. The balance is a recognised estimate under the IAS 12 and IFRIC 23 framework. Earnings may already reflect the charge, but the eventual payment date and final settlement can differ. Investors should examine the tax reconciliation, assumptions and subsequent movements rather than treating the recorded figure as a final assessment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A non-income-tax demand disclosed as contingent

Suppose a customs authority demands a levy and the company, after reviewing the evidence, considers payment not probable. Under IAS 37 it may disclose the matter without recognising a liability. The disclosure signals legal and cash-flow risk, but it is not evidence that payment is inevitable. A later change in probability would move the matter into recognised liabilities in that later period.

A large provision with little immediate cash impact

A company may recognise a provision for an obligation expected to be settled years later. Discounting can make the present carrying amount lower than the eventual nominal payment, while later unwinding of the discount affects finance expense. The balance sheet and income statement therefore need to be read alongside the expected timing and cash-flow disclosures.

Common mistakes when interpreting these disclosures

  • Calling every disputed demand a provision: the accounting threshold and tax framework determine recognition.
  • Calling every contingent liability harmless: remote outflows are omitted, but disclosed contingencies can still be material risks.
  • Treating management’s estimate as a ruling: estimates reflect evidence and judgments at a reporting date, not the authority’s final decision.
  • Comparing gross claims with net recognised amounts: penalties, interest, recoveries and offsets can make figures non-comparable.
  • Ignoring movement schedules: releases and settlements may explain a sharp change in profit or liabilities.
  • Assuming recognition equals payment: accounting, resolution and cash dates can fall in different periods.
  • Using a country’s tax law to override the accounting analysis: legal merits and IFRS recognition are related but distinct questions.

Current IFRS timing and limits

The IFRS Foundation’s IAS 37 overview and issued text define the provision and contingent-liability principles used here; the issued text cited is the 2022 edition. Companies and investors should check the current issued standard and any amendments that apply to the reporting period.

IFRIC 23 applies for annual reporting periods beginning on or after 1 January 2019. Its current overview includes consequential amendments, including those related to IFRS 18, issued in April 2024. The applicable requirements depend on the company’s reporting period and adopted standards.

In its September 2026 update, the IASB said targeted IAS 37 improvements remained under deliberation and that it expected to publish an exposure draft in the fourth quarter of 2026. That project status is not an effective amendment. Until requirements change, investors should analyse the standards and the company’s disclosures applicable to the relevant reporting date.

A practical shareholder verdict

Read a tax provision as a recognised, best-estimate liability; read a contingent liability as an unresolved exposure that generally remains in the notes; and read a disputed demand through the correct tax framework before judging its significance. The most useful analysis combines recognition status, probability, measurement assumptions, timing, movements and liquidity. None of the labels alone tells you the final legal result or the exact cash payment.
