A typical company-issued warrant does not reduce existing shareholders’ share count when it is granted, but it creates the possibility of dilution. When holders exercise and the company issues new shares, total shares outstanding rise, so existing investors own a smaller percentage of the business and may have less voting influence.
The exact effect depends on the number of warrants, the shares covered by each warrant, the exercise price, how many warrants are exercised, the settlement method and any anti-dilution provisions. Covered warrants are different: they can deliver shares that already exist and therefore may not create new issuer shares.

What is a stock warrant?
A stock warrant is a security representing a right to subscribe for or purchase a specified quantity of an underlying security at a stated exercise, or strike, price during a specified period. The holder can choose whether to exercise; buying the shares is not mandatory. U.S. securities law expressly includes a “warrant or right to subscribe to or purchase” a security in the definition of a security under 15 U.S.C. §77b.
In the ordinary issuer-created structure, the company itself issues the warrant. HMRC’s Stamp Taxes on Shares Manual describes this type as a warrant issued by a company that gives the holder a right to purchase new shares in it. On exercise, the holder pays the subscription price to the company and receives shares created for that transaction.

A warrant’s key terms normally include:
- the number of shares each warrant covers;
- the exercise price per share;
- the expiration date or exercise window;
- whether the warrant can be transferred or detached from a bond or preferred security;
- whether settlement is for cash, cashless exercise or another form of consideration;
- adjustments for splits, combinations, dividends, reorganizations or other events; and
- whether exercise delivers newly issued shares or existing shares.
Those terms, rather than the word “warrant” alone, determine the potential share-count and economic consequences.
When does dilution happen?
Issuance creates potential dilution
When a company issues warrants, it creates a claim on possible future shares. The warrant holder does not yet own those shares, and the company’s basic shares outstanding usually do not increase merely because the warrant was granted. Existing investors therefore do not experience immediate share-count dilution in the usual accounting sense.
Issuance can still affect market expectations. Investors may price in the possibility that warrants will be exercised, particularly when the exercise price is well below the current share price or the warrant covers a large percentage of the company. That is an economic or valuation effect, not the same as the mechanical increase in shares outstanding that occurs on exercise.

When an issuer-created warrant is exercised, the company receives the exercise payment and issues the promised shares. Total shares outstanding increase. An existing shareholder who does not buy additional shares then owns a smaller percentage of the company. HMRC’s Corporate Finance Manual states: “This means that the exercise of a warrant to subscribe for shares in a company will result in the dilution of existing investors’ shareholdings.”
The SEC describes the control consequence in plain language: “You will own a smaller piece of a larger company.” The same transaction can affect both:

- Ownership percentage: your shares represent a smaller fraction of all outstanding shares.
- Voting control: your votes represent less influence over director elections and other shareholder decisions.
- Per-share economics: earnings, assets and other value may be spread across more shares, although the cash paid on exercise adds assets to the company.
Other conversion events can have the same effect
Some warrants settle through conversion, cashless exercise or another contractual mechanism rather than a simple cash payment for newly issued shares. The relevant question is whether the settlement creates or delivers additional issuer shares. Read the warrant agreement and offering document before assuming that “exercise” always means the same transaction.
How to calculate the ownership dilution
The basic calculation compares the shares issued on exercise with the company’s pre-exercise shares. A simple fully exercised scenario is:

Post-exercise shares = existing shares outstanding + shares issued on exercise
Existing holder’s new ownership percentage = holder’s shares ÷ post-exercise shares
Consider a hypothetical company with 1,000,000 shares outstanding and 200,000 warrants, each covering one share. If every warrant is exercised, the company issues 200,000 new shares and has 1,200,000 shares outstanding. An investor holding 100,000 shares falls from 10% ownership before exercise to 8.33% afterward:

- Before exercise: 100,000 ÷ 1,000,000 = 10%.
- After full exercise: 100,000 ÷ 1,200,000 = 8.33%.
The company also receives the exercise proceeds. If the exercise price is $5, full exercise produces $1,000,000 in cash (200,000 × $5). That cash can support operations, investment or debt repayment, so dilution analysis should not look only at the larger denominator. The net effect on per-share value depends on the company’s assets, prospects and the price paid for the new shares.
This is an illustrative calculation, not a universal dilution rate. Official sources do not publish one percentage that applies to all warrants. The result is issuer-specific and changes if only some warrants are exercised, if each warrant covers multiple shares, or if contractual adjustments change the number of shares deliverable.
Basic shares, outstanding warrants and fully diluted shares
Company filings may present more than one share count. The basic count includes shares currently outstanding. A fully diluted view adds shares that could be issued if specified convertible instruments, options or warrants were exercised, subject to the document’s assumptions.
For a warrant, ask three separate questions:
- How many shares are outstanding today?
- How many shares could all outstanding warrants produce?
- How many of those warrants are realistically likely to be exercised before expiration?
The second question shows the maximum contractual overhang. The third is a scenario judgment. A warrant with an exercise price far above the current share price may expire unused, while an in-the-money warrant may be exercised or settled before expiration. Do not present the fully diluted count as the current legal share count.
Issuer-created versus covered warrants
| Feature | Issuer-created warrant | Covered warrant |
|---|---|---|
| Who generally issues it? | The company whose shares underlie the warrant | A third party with a substantial holding or other coverage arrangement |
| What happens on exercise? | The issuer commonly receives the exercise price and creates new shares | Shares that already exist can be delivered |
| Does exercise necessarily increase issuer shares? | Usually yes, under the standard subscription structure | Not necessarily; delivery can transfer existing shares |
| Main dilution concern | New-share dilution of ownership, votes and potentially per-share value | Transfer of existing shares, with no automatic new-share issuance |
HMRC explains that a covered equity warrant is a long-dated call option over shares issued by a third party with a substantial holding. Because exercise can deliver shares that already exist, it need not create new shares in the underlying company. Always identify the structure before describing the dilution risk.

Why companies issue warrants
Lower-cost financing
Warrants are often attached to bonds or preferred stock as an inducement to investors. The IRS notes this use, and HMRC explains that bonds with equity warrants can allow a company to borrow more cheaply than straight bonds. Investors accept a lower interest return in exchange for potential upside if the share price rises above the exercise price.
The warrant can be detachable, allowing the investor to trade it separately from the bond or preferred security, depending on the contract. Detachability can make the package more attractive without changing the fundamental dilution question: if exercise results in newly issued shares, the future share count can increase.
Balancing cash needs and future equity
A warrant lets a company raise financing now while postponing a possible equity issue. If the share price never exceeds the exercise price by enough to justify exercise, the warrants may expire and no new shares are issued. If the company performs well, exercise can bring in cash at the agreed price, but existing holders then share the company with more investors.
Warrants compared with call options
Both a warrant and a call option give the holder a right, not an obligation, to buy an underlying asset at a fixed price before expiration. The central structural difference is who creates the instrument and where the shares come from.

These are typical distinctions, not a substitute for reading the particular contract. Some options settle in cash, and some warrants use cashless or other settlement methods. For dilution analysis, focus on whether exercise creates new issuer shares, not simply on the label attached to the derivative.

Terms that determine the size of dilution
| Term | Why it matters |
|---|---|
| Shares per warrant and warrants outstanding | Sets the maximum number of shares that could be issued. Multiply the two figures to estimate the contractual share entitlement before adjustments. |
| Exercise price | Determines the cash received and influences whether exercise is economically attractive relative to the current share price. |
| Expiration | Limits the period in which exercise can occur. A warrant that expires unused does not create the shares it covers. |
| Settlement method | Cash, cashless exercise, net-share settlement and other methods can produce different numbers of new shares or no new shares. |
| Issuer-created or existing shares | Newly created shares cause share-count dilution; delivery of existing shares may not. |
| Anti-dilution adjustments | Splits, combinations, rights offerings and other events can change the exercise price or share quantity. |
| Transferability and detachment | Determines who can trade or exercise the warrant and whether it remains attached to a bond or preferred security. |
| Voting and economic rights | Clarifies whether the holder has any rights before exercise and how control and value change afterward. |
Value dilution versus control dilution
“Dilution” describes more than one outcome. Control dilution is mechanical: if the company issues new voting shares and you do not buy a proportionate amount, your percentage of votes falls. Value dilution is more complex. New shares divide the company’s earnings and assets among more units, but the company also receives the exercise cash. Issuing shares at an unfavorable price can transfer value to the new holders; issuing them at a price that reflects the company’s value can produce a different result.
Read the offering disclosure for both effects. SEC disclosure commonly warns that investors can own a smaller percentage of a larger company and that the value associated with each share may be affected. Do not assume that a lower ownership percentage automatically equals the same percentage loss in market value.
Accounting and disclosure considerations
Warrant accounting depends on the instrument’s detailed terms. SEC Staff Accounting Bulletin No. 107 discusses fair-value accounting principles for share-based payment arrangements and related SEC disclosure practice, but it does not make one accounting treatment universal for every warrant.

Quick Recap
- the total warrants outstanding and the aggregate shares underlying them;
- exercise prices and expiration dates;
- cashless-exercise or net-settlement clauses;
- anti-dilution formulas and adjustment events;
- caps, redemption rights or forced-exercise provisions;
- the number of authorized but unissued shares available for settlement; and
- the issuer’s own basic and fully diluted share-count presentation.
A practical checklist for analyzing a warrant
- Identify the issuer. Determine whether the company itself issued the warrant or whether it is a covered warrant issued by a third party.
- Calculate the maximum shares. Multiply warrants outstanding by shares per warrant, then review any adjustment clauses.
- Compare prices. Put the exercise price beside the current share price, while remembering that market prices change and do not guarantee exercise.
- Check the expiration date. Separate warrants that are near expiration from those with a long remaining term.
- Read the settlement clause. Confirm whether exercise is for cash, cashless, net shares or existing shares.
- Model ownership. Add the shares that could be issued to the current share count and calculate your percentage under partial- and full-exercise scenarios.
- Include the cash proceeds. Multiply the exercise price by the shares issued in each scenario to estimate cash entering the company.
- Review protections. Note anti-dilution adjustments, redemption provisions, transfer restrictions and any limits on exercise.
- Check voting consequences. Determine whether the new shares carry votes and whether a particular holder’s control could change.
Common mistakes to avoid
- Calling issuance immediate dilution. Issuance creates potential dilution; the usual share-count dilution occurs when new shares are issued on exercise.
- Assuming every warrant creates shares. Covered warrants and cash-settled or cashless structures can work differently.
- Using the fully diluted count as today’s count. It is a scenario based on possible future issuance.
- Ignoring partial exercise. A holder may exercise only some warrants, and some warrants may never be exercised.
- Forgetting the exercise cash. The company receives proceeds in a standard cash exercise, which affects the economic analysis.
- Assuming one dilution percentage applies everywhere. The result depends on the warrant terms and the issuer’s share counts; no universal percentage is established.
- Confusing a warrant with a shareholder right. Before exercise, the warrant holder generally has the contractual right to buy shares, not the voting and economic rights of a shareholder in those unissued shares.
