What State Governments Can Do When Tax Revenue Falls Short

What happens when a state’s tax revenue falls short? Officials first determine whether collections merely missed a forecast or whether the miss creates a budget gap. They update the revenue and spending outlook, identify available balances, and then combine legally permitted spending controls, reserves, fund transfers, payment changes and—usually for a future budget—tax or fee decisions.

The response is not automatic or identical across states. Balanced-budget rules, executive authority, reserve withdrawal conditions and the effect on public services all depend on state law and the budget in force.

A revenue shortfall is not automatically a budget gap

A revenue shortfall means tax collections or another revenue stream are below the forecast used when the budget was built. A budget gap exists only when projected spending exceeds the resources available after the state accounts for lower spending, unobligated balances and other lawful resources. The National Association of State Budget Officers (NASBO) explains that, in virtually all cases, states are legally required to balance their operating budgets. NASBO’s explanation of state budget gaps also notes that a planned year-over-year revenue decline can be built into a balanced budget.

For example, if collections come in below forecast but agencies spend less than appropriated, an ending balance may absorb the difference without a gap. Conversely, a state can face a gap even while revenue is growing if spending commitments are growing faster. The first question is therefore not “How large is the tax miss?” but “After the latest revenue and expenditure estimates, what resources remain available for legally required spending?”

What officials do first: reforecast and measure the real gap

Update revenue and expenditure estimates

The budget office and revenue officials revise the forecast using actual collections, economic indicators and updated agency spending information. They compare the new estimate with the enacted budget and identify whether the problem is confined to the current fiscal year, appears in the next budget, or persists in later years.

Find underspending and unobligated balances

Agencies may have vacant positions, delayed projects, contracts that cost less than expected or appropriations that have not been obligated. Those amounts can reduce an apparent gap. A balance is not a permanent solution: a one-time surplus cannot support an ongoing annual spending commitment without creating a future mismatch.

Separate cash timing from a structural imbalance

A temporary cash-flow problem can sometimes be handled by changing payment timing or using an eligible balance. A structural imbalance means recurring expenditures exceed recurring revenue. A state may conceal that imbalance for a time with reserves or prior-year balances, yet still need multi-year changes to avoid repeating the problem.

Timing determines which choices are realistic

Current-year gap

A gap discovered after the fiscal year has begun leaves little time to change taxes or redesign programs. The executive branch may be able to withhold or allot appropriations, slow hiring, restrict travel, delay purchases, or propose targeted reductions, subject to state law and legislative oversight. One-time balances, reserve withdrawals and payment rescheduling can provide immediate liquidity, but they do not necessarily solve a recurring shortfall.

Next-budget gap

When the gap is in the budget under development, governors and legislatures have more time to negotiate a combination of spending reductions, personnel changes, reserve use and revenue measures. They can alter appropriations before agencies spend the money and can phase changes to reduce disruption.

Out-year structural problem

Multi-year forecasts reveal whether a proposed fix will recur. Aligning ongoing spending with ongoing revenue may require benefit or program changes, a different revenue mix, or a slower growth rate for appropriations. Using a one-time balance for recurring costs can postpone, rather than remove, the imbalance.

The main tools in a state’s budget toolkit

The practical choice among tools depends on timing, whether the savings or revenue recur, legal authority, how quickly money can be produced, effects on residents and services, and whether a cost is merely shifted into a later year.

Tool Best use Key limits and tradeoffs
Reforecast, underspending and unobligated balances Measure the true gap and absorb a temporary miss A lower forecast does not itself prove a gap; balances are usually one-time resources and may be legally committed
Targeted or across-the-board reductions Reduce current or future appropriations Targeted cuts focus on selected programs; across-the-board cuts spread reductions. Savings depend on implementation timing and can reduce services
Personnel and administrative controls Generate relatively fast current-year savings Hiring freezes, vacant-position eliminations, travel controls or fund withholding require whatever authority state law grants and can reduce workforce capacity
Rainy-day or budget-stabilization fund Smooth a temporary revenue drop or other qualifying event Triggers and approvals vary; withdrawals reduce the cushion for a later shock
Fund transfers, sweeps, reappropriation and payment timing Use eligible balances or shift the timing of obligations Restricted funds cannot always be moved, and delayed payments shift obligations rather than eliminating them
Tax or fee changes Address a recurring mismatch or close a coming-year gap Legislative authority, enactment timing, economic effects and distributional consequences differ by state
Multi-year structural changes Match recurring revenue with recurring expenditure Require sustained policy decisions; relying on one-time funds can make the imbalance chronic

Spending reductions

Targeted reductions can protect higher-priority services while concentrating savings in lower-priority or less-used activities. Across-the-board reductions are simpler to administer and distribute the burden, but they can cut essential operations along with lower-priority ones. The savings may arrive slowly if an agency must give notice, renegotiate contracts or wait for positions to become vacant.

Historical NASBO reporting illustrates that states have used both approaches. During the recession affecting fiscal years 2009 and 2010, revenue declined 10 percent; in fiscal 2010, 26 states reported across-the-board cuts and 33 reported targeted cuts. General-fund spending declined 9 percent over those two fiscal years. These figures describe that downturn, not a current forecast. NASBO’s 2020 downturn overview provides the historical context.

Personnel actions and administrative controls

Because payroll is a large portion of many agency budgets, a state may freeze hiring, eliminate vacant positions, limit overtime, control travel or withhold a portion of an appropriation. These actions can produce savings before a full program redesign, but they may lengthen permit queues, reduce inspection capacity or impair services if maintained too long. Whether a governor can order a particular action without legislative approval is state-specific.

Rainy-day funds

Rainy-day funds, also called budget-stabilization funds, are intended to cushion revenue volatility or other qualifying events. A state constitution or statute may specify a revenue trigger, a maximum withdrawal, a required vote, a governor’s certification or repayment rules. NASBO describes reserves as one tool among several; states rarely rely on them alone. NASBO’s rainy-day-fund overview explains why a reserve balance is not automatically spendable.

Transfers, sweeps and reappropriation

Lawmakers may transfer an eligible balance from a special fund to the general fund, sweep cash that is not needed for its original purpose, or reappropriate money that was authorized but not spent. Such actions require checking restrictions, bond covenants, federal matching requirements and commitments to the people who paid a fee. They can bridge a one-time problem, but they do not create recurring revenue.

Payment deferrals

Delaying a payment can protect cash in the current year, but the bill remains due. Deferrals can move pressure into the next fiscal year, affect vendors or local governments and make the next budget look worse. They are a timing measure, not a cancellation of the obligation.

Tax and fee measures

Tax increases, base-broadening, temporary surcharges or fee changes can provide recurring resources if enacted and sustained. They are generally easier to implement during the regular budget process than after a late-year miss. The analysis should include who pays, how behavior may change, when collections begin and whether the measure is temporary or ongoing. A revenue measure adopted after the fiscal year has started may not produce cash quickly enough to solve that year’s gap.

What current state data show

NASBO’s Spring 2026 Fiscal Survey of States found mixed conditions rather than a nationwide uniform shortfall. At the time data were collected, 11 states reported fiscal 2026 collections below their original forecasts, 29 reported collections above forecast and nine reported collections on target. Those responses are not a count of states with budget gaps; a state can offset a revenue miss with lower spending or balances.

Governors’ proposed fiscal 2027 budgets show the range of responses being considered. Twenty-two states reported targeted spending cuts, 14 reported eliminating vacant positions and 14 reported using revenue increases. The proposals called for a median 0.6 percent increase in fiscal 2027 general-fund spending over fiscal 2026 estimates, while proposed general-fund revenue growth was 2.5 percent. These are proposed actions, not a single national policy or a guarantee that every proposal will be enacted.

Recent examples show why details matter

Nebraska’s mid-biennium adjustment

NASBO reports that Nebraska addressed a $627 million biennial budget variance in its 2026 mid-biennium adjustment. The package relied mainly on general-fund appropriation cuts, agency cash-fund sweeps, reappropriation and revenue-generating proposals. The example demonstrates a mixed package: reductions and one-time balance actions can be combined with measures intended to raise revenue. It does not establish that another state may use the same funds or approvals. See NASBO’s Nebraska fiscal 2026–2027 budget summary.

Maryland’s proposed and enacted positions

For Maryland fiscal 2027, the governor’s proposed plan included nearly $900 million in targeted cuts and cost-saving measures to eliminate a projected $1.5 billion general-fund cash shortfall. The enacted budget, however, left an estimated $201 million general-fund cash balance and $2.2 billion in the Rainy Day Fund. The proposed measures and the enacted result are different points in the process, so they should not be described as the same outcome. NASBO’s Maryland budget summary documents the distinction.

Why state law changes the answer

There is no universal rule for when a governor may freeze spending, move money between funds or withdraw reserves. State constitutions and statutes differ on balanced-budget requirements, debt and tax limits, executive allotment power, legislative approval and reserve procedures. Even the definition of an available balance can depend on federal restrictions, earmarks, bond agreements or prior commitments.

For a specific state, check the current revenue forecast, enacted budget, reserve balance, budget-office notices and applicable statutes. NASBO’s Budget Processes in the States reference is a starting point for locating state-specific rules, but it is not a substitute for the current law or an official budget action.

How a resident can evaluate a proposed response

  1. Identify the fiscal year. A current-year cash problem has fewer options than a gap in the next budget, while an out-year forecast allows more time for structural changes.
  2. Read the revised numbers. Compare the original forecast, actual collections, updated spending estimate and any unobligated balance. Do not treat the revenue miss alone as the deficit.
  3. Classify each measure. Mark it as recurring or one-time, and note whether it raises revenue, reduces an appropriation, uses a reserve or shifts a payment.
  4. Check authority and approval. Look for the statute, budget provision, executive order or legislative vote that permits the action.
  5. Assess service and distribution effects. Ask which programs, employees, local governments, taxpayers or service users bear the change, and how quickly effects appear.
  6. Look at the following year. A plan that closes this year’s books but leaves the same recurring mismatch is a bridge, not a durable solution.

The central distinction is simple: a forecast miss is a warning signal, not automatically a deficit. States can respond with spending controls, personnel steps, reserves, fund maneuvers and revenue measures, but the lawful mix—and the consequences for residents—depends on the fiscal year, the persistence of the imbalance and the state’s own rules.
