Repair Windows errors before they cause bigger problemsFix Now →Scan for outdated or missing drivers - takes under a minuteDriver Scan →Sector rotation is the practice of changing the proportion of a portfolio invested in different stock-market sectors as economic conditions move through the business cycle. Investors use a top-down process: identify the economy’s likely phase, find sectors whose earnings and valuations have historically fit that phase, and then increase or reduce exposure using stocks, mutual funds, or sector ETFs.
It is a framework for managing probabilities, not a calendar that tells you exactly when to trade. Economic data are revised, markets often price a phase change before official statistics confirm it, and structural changes can make a historical pattern fail. For most individuals, modest, rules-based sector tilts around a diversified core are easier to control than frequent all-in, all-out switching.

Why sector rotation matters
Different industries respond differently to growth, interest rates, inflation, credit availability and consumer demand. A company selling discretionary goods may benefit when households and businesses regain confidence, while a utility’s regulated cash flows may look relatively attractive when growth is weak. Sector rotation attempts to align portfolio weights with those changing drivers.

An investor assesses macroeconomic conditions, chooses sectors that may benefit in the current or next phase, and only then evaluates individual companies or funds. Fidelity describes the approach as “rotating” in and out of sectors as time progresses and the economy moves through business-cycle phases.

The United States has experienced 12 business cycles since 1945, according to Fidelity’s historical analysis, with an average cycle length of about six years. That average is descriptive, not a schedule: individual expansions and contractions have varied widely, and a cycle can change direction without warning.
The four business-cycle phases and historically favored sectors
The table shows broad historical tendencies summarized by Fidelity Investments. The sector groupings are not guarantees, and a phase can contain very different inflation, commodity and policy conditions.
| Phase | Typical economic conditions | Sectors that have often benefited | Historical stock-return figure |
|---|---|---|---|
| Early cycle (recovery) | GDP and industrial production turn from negative to positive; growth accelerates; credit stops tightening; monetary policy is easier; inventories are low; sales improve. | Consumer discretionary, financials, industrials, materials and other economically sensitive groups. | More than 20% average annual stock return in Fidelity’s 2025 historical analysis. |
| Mid-cycle (expansion) | Growth remains positive but moderates; credit growth and profitability are healthy; policy becomes more neutral. | Technology, semiconductors, hardware and capital-goods exposures have often been relatively strong, although no category leads consistently. | Roughly 14% average annual stock return in Fidelity’s 2025 historical analysis. |
| Late cycle (slowdown) | Growth slows; inflation and interest rates tend to rise; credit tightens; profit margins can deteriorate. | Energy and utilities have benefited in some late-cycle conditions; investors often reduce highly cyclical exposure. | About 5% annualized stock return in Fidelity’s 2025 historical analysis. |
| Recession | Economic activity and profits contract and credit is scarce. | Consumer staples, health care and utilities have often held up better. Investment-grade government and corporate bonds have historically outperformed stocks in most recessions. | −15% average annual stock return in Fidelity’s 2025 historical analysis. |
Each return figure is a historical average for the named phase, not a forecast for a particular year or portfolio. Past performance does not guarantee future results. Technology, regulation, commodity shocks, monetary policy and unexpected events can change which sectors lead in any individual cycle.

How sector rotation works in practice
1. Define the economic signals
Before trading, write down the indicators that will determine your phase assessment. A recovery case might require improving GDP and industrial production, easier credit, low inventories and better sales. A slowdown case might involve decelerating growth, rising inflation and rates, tighter credit and shrinking margins. Using written criteria reduces the temptation to rename a phase after prices move.
2. Separate current conditions from the next phase
Markets can anticipate an economic turn before government data confirm it. A stock market may begin favoring recovery-sensitive sectors while published GDP still reflects the previous quarter. That lead creates opportunity but also timing risk: a presumed transition can reverse, producing a whipsaw trade. Treat the phase call as a range of probabilities rather than a single date.

3. Choose the exposure vehicle
You can buy individual stocks, sector mutual funds or sector ETFs. Funds provide diversified exposure to a group of companies without requiring you to purchase and monitor many separate positions, and they make tactical weight changes simpler. Individual stocks add company-specific risks that can overwhelm the sector thesis, so they require separate analysis of balance sheets, valuation and competitive position.
4. Set target weights and guardrails
Specify a normal portfolio allocation, the size of any sector tilt, a maximum position and rebalancing bands. For example, a plan might permit a modest overweight to a historically favored sector while retaining exposure to every major area through a broad-market core. The exact percentages should reflect your goals, time horizon, tax position and risk tolerance; there is no universal allocation.
5. Establish a review schedule and exit rules
Choose how often you will review the indicators and what would invalidate the trade. Exit criteria might include a specified change in credit conditions, a breach of a rebalancing band or evidence that the economic assumptions no longer hold. A scheduled review prevents reacting to every headline, while explicit exits prevent an outdated thesis from becoming a permanent holding.
How to use sector ETFs
Sector ETFs are exchange-traded funds focused on a defined industry or sector. They can be used to implement a tilt without buying dozens of individual companies. The following workflow keeps the decision tied to the economic thesis.
- Write the thesis. State the phase you believe is developing, the indicators supporting it and the time horizon for the tilt.
- Screen comparable funds. Compare the fund’s sector definition, holdings breadth, concentration in its largest companies, expense ratio, trading spread and assets. A fund labeled for the same sector can still have different industry drivers.
- Check portfolio overlap. Look at the fund’s largest holdings and compare them with your existing broad-market funds and individual stocks. Overlap can make an apparently small tilt a much larger bet.
- Choose the position size before placing an order. Use your written maximum and rebalancing bands rather than sizing from recent performance.
- Monitor the thesis and costs. Record the indicators, weight and date. Include commissions if applicable, bid-ask spreads, fund fees, taxes and the cost of turnover when judging the result.
- Rebalance or exit by rule. Reduce the position when it exceeds your band, the indicators reverse or the planned holding period ends. Do not assume that a sector that led one phase will lead the next.
An ETF is a tool, not a diversification guarantee. A narrowly defined fund can be concentrated in a few companies or exposed to one industry driver, and its price can be volatile even when the broad market is stable.

Which sectors perform best in a recession?
Consumer staples, health care and utilities have historically held up better than more economically sensitive sectors during recessions because demand for essential goods and services can be steadier. Investment-grade government and corporate bonds have also historically outperformed stocks in most recessions. These are relative historical outcomes, not assurances: a recession accompanied by an inflation shock, credit crisis or unusual policy response can produce different results.

“Defensive” does not mean risk-free. Utilities and health-care companies can be affected by interest rates, regulation, financing needs and company-specific events. A sector fund can fall substantially even if it declines less than the overall stock market.
Which sectors lead in an economic recovery?
In the early-cycle recovery phase, consumer discretionary, financials, industrials and materials, along with other economically sensitive groups, have historically benefited as sales, production, inventories and credit improve. Financial companies may respond to credit and economic activity; industrial and materials companies may respond to production and capital spending; discretionary businesses may respond to improving household demand.
The timing is difficult because prices can move before the data. A recovery that stalls, an unexpected commodity shock or a policy reversal can leave a portfolio overweight in cyclical sectors just as the expected improvement fades.

- Signal quality: Are the economic indicators observable, timely and sufficiently specific to distinguish phases?
- Breadth: Does the fund hold a broad set of companies, or is the result dominated by a few names and one industry driver?
- Total cost: Include fund fees, bid-ask spreads, taxes and the turnover created by repeated reallocations.
- Concentration and volatility: How much can the position move relative to a broad index, and what other holdings drive the same risks?
- Benchmark-relative performance: What benchmark will determine whether the tilt added value after costs, and over what complete cycle?
- Rebalancing speed: Can the vehicle be adjusted when the thesis changes, and can you execute without materially widening trading costs?
Fidelity warns that sector rotation can increase volatility, underperform broad indexes, expose investors to different industry drivers within one sector and create higher costs when using concentrated sector ETFs. A strategy that looks sensible on a chart can still be unsuitable if its drawdowns, taxes or monitoring demands exceed your capacity.

Many investors can use rotation as a satellite strategy rather than replacing a diversified core. The core supplies broad market exposure; a limited, rules-based tilt expresses a view about the current or next phase. This structure keeps one incorrect phase call from determining the entire portfolio.
Decide in advance how much of the portfolio may be tilted, how many sectors can be overweight at once, and what happens when signals conflict. If growth improves but inflation and rates rise, for example, the historical labels do not produce an automatic answer; you must decide which risk matters more and whether the evidence is strong enough to trade.
Keep a decision log containing the phase assessment, indicators, target weight, purchase date, costs and exit condition. Review it on the schedule you selected. The log makes it possible to distinguish a sound process with an unlucky outcome from a process that changed after the fact.

Waiting for perfect confirmation
By the time every economic statistic confirms a recovery or recession, prices may already reflect it. Use multiple indicators and accept uncertainty rather than demanding a single definitive signal.
Chasing the last winning sector
A sector that led during one phase may lag when growth, rates or policy change. Base a tilt on forward-looking conditions and a predefined exit, not on a ranking of recent returns.
Ignoring overlap and concentration
Several funds can hold the same large companies. Check the underlying holdings and combined exposure before adding a sector ETF to broad-market funds.
Underestimating taxes and turnover
Frequent reallocations can create taxable sales and trading costs. Compare the expected benefit of a tilt with its after-tax, after-cost result and consider whether a less frequent schedule would express the same view.
Bottom line for stock investors
Sector rotation is a disciplined way to adjust stock exposure as the economy moves from recovery to expansion, slowdown and recession. Historical patterns point toward cyclical sectors early in a recovery, technology and capital-goods areas in many mid-cycle expansions, selected energy and utilities in some late-cycle environments, and defensive sectors during recessions. Those patterns are tendencies, not promises. A written signal set, modest position sizes, diversified funds, rebalancing bands and clear exit rules make the approach more manageable than short-term, intuition-driven switching.
