Sector investing means deliberately concentrating part of a portfolio in one economic sector or a closely related group of industries. A sector mutual fund or ETF may hold dozens or hundreds of companies, yet all of those holdings can still be exposed to the same sector-specific forces. That concentration can help when the selected sector leads, but it can also make the fund more volatile and cause it to trail a broad-market index.
A sector fund underperforms only relative to a named comparison over a stated period. The shortfall may come from the sector itself lagging, an unfavorable comparison with a broad index, fund expenses, trading costs, or tracking differences. It does not mean every sector fund loses money or that sector investing is destined to underperform.

What sector investing means
Sector investing is the practice of assigning portfolio money to companies grouped by a common economic activity, such as financial services, health care, energy, technology, utilities or materials. Investors usually obtain that exposure through a sector mutual fund or exchange-traded fund (ETF), although an individual can also assemble a portfolio of companies in one industry.

Why many holdings can still be concentrated
Owning 80 companies in one sector is different from owning companies across the whole stock market. Those businesses may share customers, suppliers, regulations, financing conditions and revenue drivers. A fund can therefore reduce the risk that one company fails while retaining substantial exposure to risks affecting the entire sector.
The SEC’s investor education materials make this distinction directly: a mutual fund or ETF does not necessarily provide diversification when it is narrowly focused, such as on one industry sector. Check both the stated mandate and the current holdings, because a fund may have a broad-sounding name, a narrow industry definition, or a few very large positions that dominate results.
Sector fund versus broad-market fund
| Feature | Sector fund | Broad-market fund |
|---|---|---|
| Exposure | One sector or a defined group of related industries | Companies spread across many sectors in the selected market |
| Main source of return | Performance of the chosen sector’s constituents and their weights | Performance of the overall market represented by the index |
| Diversification | Company-level diversification may be substantial, but sector-level diversification is limited | Usually broader across economic activities, though still subject to market-wide risk |
| Typical use | A targeted allocation, tactical position or portfolio tilt | A core holding intended to represent a wider equity market |
| Most relevant comparison | The fund’s stated sector benchmark, plus a broad-market index for opportunity cost | The fund’s stated broad-market benchmark and a like-for-like category index |
Why a sector fund can be more volatile
Concentration makes the portfolio more sensitive to events that affect the selected businesses together. Earnings disappointments, interest-rate changes, new regulation, commodity-price moves, technological shifts and changes in investor expectations can influence one sector differently from the rest of the market. A fund concentrated in that sector can experience a larger gain or loss than a diversified market portfolio when those forces move against it.
Risk also depends on the fund’s construction. Review the number of holdings, the weight of the largest positions, the industries included in the index, geographic exposure and overlap with other investments you own. A portfolio that holds a sector ETF alongside several individual companies from the same sector may be much more concentrated than the ETF appears in isolation.

How sector funds underperform the market
1. The selected sector lags the comparison market
A broad-market index can be lifted by sectors or companies that are absent or lightly weighted in a focused fund. If the fund’s sector earns a lower return than the broad index during the same period, the fund can trail even when its holdings rise in value. Underperformance here is a relative result, not necessarily a loss.
For example, S&P Dow Jones Indices commentary published February 3, 2026 reported that only three S&P Select Sector Indices outperformed the S&P 500 during 2025, while seven did so in January 2026. Those counts describe the specific periods and U.S. indexes named; they show how quickly the ranking of sectors can change, not how a sector will perform next.
2. Leadership rotates
Sector leadership changes as company earnings, interest rates, regulation, commodity prices and expectations change. A sector that led in one period can lag in the next. S&P’s February 2026 commentary noted that technology, one of 2025’s top-performing sectors, turned from a leader into a laggard in January. This is a warning against buying solely because a sector has recently ranked first.

Another dated illustration comes from the year-end 2024 SPIVA U.S. scorecard: S&P reported a 14-percentage-point return spread in December between leading Communication Services and lagging Materials. The figure describes that month and those sector categories; it is not a probability estimate or a forecast.

3. Concentration magnifies the effect of sector-specific shocks
When most holdings respond to the same news, correlations inside the fund can rise. A diversified company count may not protect against a common shock. The result can be a wider range of outcomes than an investor would experience in a fund spread across the market. Concentration can also make a sector fund trail for an extended period if the underlying economic conditions remain unfavorable.
4. Expenses, trading costs and tracking error reduce returns
An index fund can underperform the index it tracks because of fees and expenses, trading costs and tracking error, according to the SEC. These effects apply to index funds generally, not just sector funds.
- Expense ratio and other expenses: Operating costs are deducted from fund assets, so the investor’s net return is lower than the portfolio’s gross return.
- Trading costs: Rebalancing, creations and redemptions, bid-ask spreads and market impact can keep a fund from receiving the exact prices used by its index.
- Tracking error: Sampling, cash balances, corporate actions, restrictions or timing differences can cause the fund’s return to diverge from its benchmark.
A sector may match its index before costs while the investable fund delivers a slightly lower result after costs. Compare the fund’s net total return with the index’s total return rather than comparing a quoted price change with a dividend-inclusive index.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Repair Windows errors before they cause bigger problems3Scan for outdated or missing drivers - takes under a minute5. A benchmark mismatch creates a misleading verdict
There are two different questions: did the fund track its own sector benchmark, and did that sector beat a broad-market alternative? A fund can track its stated sector index closely while trailing the S&P 500 because the sector itself lagged. Conversely, it can beat the broad market while falling short of its own index because of expenses or implementation differences.

State the fund name, stated benchmark, broad-market reference, start and end dates, return basis and whether the numbers are before or after expenses. Category-appropriate benchmarks are essential; comparing every fund with a popular index can make a valid strategy look defective or a weak implementation look successful.
6. Back-tested index history can look better than live results
Some sector indexes publish returns for dates before the index was launched. S&P Dow Jones Indices warns that these are hypothetical back-tested results constructed with hindsight. They can be affected by limitations such as survivor bias or look-ahead bias and are not the same as a live track record. Label pre-launch figures as back-tested, identify the launch date, and separate them from actual fund performance. Past performance does not guarantee future results.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. How to evaluate a sector fund’s performance
Use the following process before deciding that a sector fund has underperformed or deserves a place in your portfolio.
- Identify the mandate. Read the latest prospectus and confirm the sector classification, eligible industries, geographic scope, concentration limits and whether the fund is passive or actively managed.
- Find the stated benchmark. Record the exact index name and methodology. If the fund has changed benchmarks, note the dates of the change.
- Choose a matching period. Use identical start and end dates for the fund and each comparison. Distinguish a one-month result from a calendar-year, five-year or since-inception result.
- Use total returns. Include reinvested distributions for both fund and index. Do not compare a fund’s price return with an index’s total return.
- Separate gross and net results. Determine whether the fund figure is after expenses and whether the index figure assumes any deductions. The investor experiences the fund’s net return.
- Inspect implementation. Check expense ratio, disclosed transaction costs, holdings, cash position, rebalancing schedule and historical tracking difference.
- Measure portfolio concentration. Add the sector fund’s largest holdings and sector exposure to the rest of your portfolio. The relevant risk is the combined position, not the fund viewed alone.
- Check evidence quality. Verify whether the index history is live or hypothetical and whether the prospectus and shareholder report are current. Treat stale summaries and promotional charts cautiously.
What are the risks of index funds?
Index funds still carry the risks of the securities they own. A sector index fund adds concentration risk because the index is limited to one sector or industry group. It can decline when that group declines, even if other parts of the market rise. It can also lag its index because of fees, trading costs and tracking error.

Index construction creates additional practical questions. Review how the index weights holdings, how often it rebalances, whether it uses market capitalization or another method, and what happens when a company changes classification. Two funds described as covering the same sector may have different constituents, weights and results.
When sector investing may fit a portfolio
A sector allocation can be intentional when an investor wants to express a view about a particular group of businesses, complement an existing allocation or adjust exposure without selecting individual shares. The decision should begin with the role the position will play and the amount of portfolio risk that role can accept.
Questions that support a disciplined allocation
- What specific exposure is missing from the existing portfolio?
- How much of the total portfolio will be exposed to the same sector after including individual stocks and other funds?
- What evidence supports the thesis beyond the sector’s recent performance ranking?
- How long can the position lag while the investment thesis is evaluated?
- What benchmark and review schedule will determine whether the position is working?
A sector fund should not be treated as a guaranteed diversifier or as a substitute for a broad-market core holding. The appropriate allocation depends on an investor’s objectives, time horizon, risk tolerance and complete holdings; general information cannot determine an individual position size.

- Read the current prospectus for objectives, strategies, principal risks, fees and past performance.
- Confirm the sector definition and inspect current holdings and top-position weights.
- Write down the fund’s stated benchmark and select a separate broad-market reference only when measuring opportunity cost.
- Compare identical dates and total-return figures, clearly labeled as gross or net of expenses.
- Review expense ratio, trading-cost disclosures and historical tracking difference.
- Look for overlap with other funds and individual securities in the portfolio.
- Mark any pre-launch index history as hypothetical back-tested performance.
- Remember that a recent sector leader can become a laggard, and a lagging sector can later recover.
The central test is not whether a sector fund beat the market in one headline period. It is whether its exposure, benchmark, costs and risk fit the job you want it to perform in the portfolio, measured over a clearly defined period.
