What Risks Do Commercial Real Estate Lenders Face?

Commercial real estate (CRE) lenders face more than the possibility that a borrower misses a payment. A loan can become unsafe when property income falls, the collateral loses value, interest rates rise, refinancing markets close, or many supposedly sound loans are exposed to the same shock. The principal risks are borrower credit risk, collateral and valuation risk, refinance and balloon risk, interest-rate risk, concentration and correlation risk, liquidity and capital risk, market and structural risk, and operational or governance risk.

These risks interact. For example, a higher-rate refinancing can increase debt service just as office income declines, reduce debt-service coverage, lower the amount a new lender will advance, require the owner to contribute cash, and reveal that the original collateral value was too optimistic. A lender therefore has to manage both each loan and the portfolio around it.

The main risks in commercial real estate lending

CRE loans are secured by income-producing assets such as offices, apartments, retail centers, industrial buildings, hotels and self-storage facilities. Repayment generally depends on property cash flow, a sale, or a refinancing rather than on a borrower’s salary or a single operating business. That structure creates several connected points of failure.

Risk How losses can develop What lenders monitor
Borrower credit and default Property income or the sponsor’s repayment capacity deteriorates, causing missed payments or a covenant breach. Net operating income (NOI), tenant activity, expenses, leverage, liquidity and sponsor support.
Collateral and valuation Higher capitalization rates, vacancies, weaker rents or declining NOI reduce the property’s value and loan coverage. Loan-to-value (LTV), appraisals, market rents, occupancy, cap rates and valuation trends.
Refinance and balloon Principal comes due when a replacement loan is unavailable or only available on unaffordable terms. Maturity dates, amortization, interest-only periods, borrower equity and market liquidity.
Interest-rate Floating-rate debt or a higher-rate refinance raises debt service and can make the property unable to support the loan. Rate resets, hedges, fixed-rate maturities, debt-service coverage ratio (DSCR) and sensitivity results.
Concentration and correlation Loans tied to the same property type, location, tenant industry, sponsor or maturity window deteriorate together. Exposure limits, portfolio segments, common risk drivers and correlated stress scenarios.
Liquidity and capital Many problem loans consume cash, earnings and regulatory capital at the same time. Funding sources, loss allowances, capital buffers, deposit stability and contingency plans.
Market and structural Remote-work patterns, new supply, inflation, tariffs, economic cycles or weak investor demand reduce income or financing options. Local market conditions, tenant demand, construction pipelines and transaction liquidity.
Operational and governance Stale data, inaccurate risk ratings or delayed workouts allow losses to grow before management responds. Data quality, independent review, covenant reporting, appraisal controls and board oversight.

Why borrower default risk is more complicated than a missed payment

A borrower can be current on payments while the risk of default is rising. Property owners may be using reserves, deferring maintenance, or making short-term equity contributions to cover a widening cash-flow gap. A lender must evaluate the property’s recurring NOI, tenant rollover, expenses, sponsor liquidity and the borrower’s ability to meet obligations after realistic changes in rent or occupancy.

Property cash flow can deteriorate quickly

Revenue can fall when tenants leave, lease renewals occur at lower rents, hotel rooms go unfilled, or retail traffic weakens. Expenses such as insurance, property taxes, utilities, repairs and payroll can rise even when revenue is flat. Because commercial real estate has substantial fixed costs, a modest decline in revenue can cause a much larger decline in cash available for debt service.

Leverage magnifies a small operating shock

High leverage leaves little room between the property’s value and the outstanding loan balance. If NOI falls and the valuation declines, the owner may have insufficient equity to sell or refinance. A sponsor with several properties can also experience contagion: cash from a healthy asset may be diverted to support a troubled one, weakening the entire borrowing relationship.

Useful loan-level indicators

  • DSCR: NOI divided by required debt service. A declining ratio signals less ability to absorb higher rates, vacancies or expenses.
  • LTV: Loan balance divided by current property value. A rising ratio indicates that collateral protection is shrinking, even if the loan balance has not changed.
  • Occupancy and lease rollover: Concentrated expirations can create a sudden income gap.
  • Sponsor liquidity: Cash and readily available resources determine whether the borrower can fund repairs, tenant improvements or an equity contribution.
  • Tenant and guarantor quality: A property reliant on one weak tenant or a thinly capitalized guarantor has more severe downside than a diversified asset.

Collateral value and property-income risk

Real estate is not a static security. Its value is usually linked to expected NOI and the capitalization rate investors apply to that income. If NOI declines or the market cap rate rises, value can fall from both directions. A lender that underwrote a low-rate market may discover that the original appraisal no longer represents a saleable value.

How valuation changes affect a loan

Suppose a property generated $10 million of annual NOI and was valued at a 5% capitalization rate, implying a $200 million value. At a 6.25% cap rate, the same NOI implies approximately $160 million. If the loan balance remains $120 million, LTV rises from 60% to 75% without any new borrowing. A further NOI decline would push coverage and LTV in the wrong direction simultaneously. This illustration shows the mechanics; actual valuations depend on property condition, lease terms, comparable transactions and market-specific assumptions.

Why appraisals can lag reality

Commercial properties trade infrequently, so comparable sales may be old or scarce. During a rapidly changing market, an appraisal based on stale transactions can overstate what a lender could recover. Banks therefore need updated valuations when material events occur, not only at origination or a scheduled review.

Refinancing and balloon risk at loan maturity

Refinance risk is the possibility that a borrower cannot replace existing debt at a future date on reasonable terms and under prevailing market conditions. The Office of the Comptroller of the Currency (OCC) identifies rising rates, weak market liquidity, high leverage, constrained borrower liquidity, poor property performance and near-term maturities as factors that increase this risk.

What happens when a CRE loan matures

  1. The lender reassesses the property and borrower. It updates NOI, occupancy, leases, expenses, valuation, DSCR, LTV and sponsor liquidity.
  2. The borrower seeks a replacement loan or sale. A new lender applies current rates, underwriting standards, amortization and valuation rather than the original terms.
  3. The financing gap is calculated. If the new loan is smaller, the owner must provide equity, sell the property, obtain additional collateral or negotiate an extension.
  4. The existing lender decides how to manage the maturity. Options can include a payoff, modification, short extension, forbearance, note sale or workout, depending on repayment prospects and policy.
  5. Failure to resolve the maturity can become a default. The lender may enforce remedies, but foreclosure and liquidation can be slow and costly, especially in an illiquid market.

Why interest-only vintages are exposed

Interest-only loans do not reduce principal during the interest-only period. When the loan matures, the balance can still be close to the original amount. The OCC’s Spring 2025 assessment said refinance risk was high for CRE loans underwritten during lower-rate periods, often with interest-only structures, particularly where property values or NOI had fallen.

Maturity clustering creates a portfolio problem

Even loans that are individually acceptable can become dangerous when many mature in the same quarter or year. A lender may face a wave of extension requests, lower payoffs, additional reserves and reduced new lending capacity at precisely the time market liquidity is weakest.

Interest-rate risk is distinct from refinance risk

Interest-rate risk concerns the effect of changing rates on debt service, property value and financing demand. Refinance risk concerns whether debt can be replaced at maturity. They overlap but are not identical: a fixed-rate loan can avoid immediate payment shock yet still face a smaller or more expensive replacement loan later; a floating-rate loan can suffer higher payments long before maturity.

Floating-rate exposure

A floating-rate loan usually resets with a benchmark. If the benchmark rises, required payments increase. Unless rents rise by at least as much, DSCR falls. Interest-rate caps or swaps can limit the increase, but they have costs, expiration dates and counterparty considerations.

Fixed-rate and duration risk

Fixed-rate debt protects the borrower from payment resets but does not protect the lender from a value decline caused by higher market yields. A lender funding long-term fixed-rate assets with shorter-term liabilities can also face margin pressure when its own funding costs rise.

Stress testing the payment

A useful analysis changes the interest rate, amortization, occupancy, rents, expenses and exit cap rate together. Testing only a single rate increase can understate risk because a property may encounter lower income and a higher refinance rate at the same time.

Concentration and correlation risk

Interagency guidance from the Federal Reserve, OCC and FDIC states that “concentrations of credit exposures add a dimension of risk that compounds the risk inherent in individual loans.” A bank can make prudent decisions on every loan and still hold an unsafe portfolio if those loans share the same failure trigger.

Common concentrations

  • Property type: Office, multifamily, hotel, retail or construction exposure can be concentrated even when individual borrowers differ.
  • Geography: A local recession, disaster, employer closure or oversupply can affect most collateral in one market.
  • Tenant industry: Properties leased to the same industry may lose demand together.
  • Sponsor: Multiple loans to one owner can exceed practical repayment capacity even when each loan is within its own limit.
  • Structure: A portfolio heavy in floating-rate, interest-only or high-LTV loans is vulnerable to a common financial shock.
  • Maturity: Loans coming due in a narrow window can create a refinancing queue.

Why correlation is hard to see

Traditional limits often count loans or dollars but miss shared drivers. Two properties in different cities may both depend on technology tenants; several apartment buildings may compete for the same renters; and loans booked by different teams may all rely on the same optimistic cap-rate assumption. Portfolio systems must therefore segment exposures by common risk characteristics, not just by legal borrower.

Property-type and geographic differences

CRE stress is uneven. The OCC’s Spring 2025 assessment said pockets of risk varied by property type and geographic market. It projected office vacancies would continue rising into 2026 and said property values could continue a slow decline before stabilizing. That is a projection, not a certainty, and it does not imply that every office or every bank has the same exposure.

Office

Office lenders must evaluate physical occupancy, employee attendance patterns, lease expirations, tenant credit, building quality and the cost of required upgrades. Older buildings with large near-term vacancies can face both lower income and substantial capital needs.

Multifamily

Apartment performance depends on local job growth, household formation, competing supply, concessions, operating costs and the regulatory environment. Elevated delinquencies at large banks were reported for both office and multifamily exposures in the Federal Reserve’s 2025 financial stability reporting.

Retail, hotel, industrial and other assets

Retail depends on tenant sales and trade-area demand; hotels reset room prices daily and are highly cyclical; industrial properties can benefit from logistics demand but remain exposed to tenant concentration, new supply and trade conditions. A property type that is strong nationally can still be weak in a particular submarket.

Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Support on Ko-Fi

Liquidity, earnings and capital risk

A single workout may be manageable. Simultaneous deterioration across a portfolio can reduce interest income, increase loan-loss allowances, consume workout staff and force asset sales. If a lender sells loans or collateral quickly, it may realize a larger loss than a patient resolution would have produced.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Funding pressure

CRE loans are often less liquid than marketable securities. A lender facing deposit outflows or other funding pressure may have limited ability to hold troubled loans through a recovery. Funding maturity mismatches can make a portfolio problem a broader liquidity event.

Capital capacity

Losses and higher allowances reduce earnings and can reduce regulatory capital. A bank with thin buffers may need to slow new lending, raise capital or sell assets, limiting strategic flexibility just when borrowers need extensions or restructurings.

Market, structural and operational risks

External market forces

Economic cycles, inflation, tariffs, construction costs, insurance availability, remote-work adoption and investor risk appetite can change property economics and financing conditions. These forces can affect both the collateral and the availability of a takeout lender.

Data and monitoring failures

Weak management information systems can hide maturity clustering, stale rent rolls, covenant breaches or common sponsors. Inaccurate risk ratings delay provisions and escalation. Independent credit review, current appraisals and reliable borrower reporting are controls against this form of risk.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Workout and governance failures

A lender that waits too long to contact a troubled borrower may lose negotiating leverage and collateral value. Effective governance requires clear authority for extensions, modifications, restructurings and enforcement, with board-level visibility into concentrations and emerging trends.

How lenders manage CRE concentration and default risk

Regulators expect controls at both origination and portfolio level. The practical framework below aligns with interagency guidance and OCC refinance-risk guidance.

  1. Set board-approved risk appetite. Define limits by property type, geography, sponsor, tenant industry, LTV, DSCR, loan structure and maturity bucket.
  2. Segment exposures by shared risk. Group loans that could react to the same vacancy, rate, supply or economic shock.
  3. Use disciplined underwriting. Underwrite stabilized and stressed NOI, realistic expenses, lease rollover, amortization, guarantees, sponsor liquidity and exit assumptions.
  4. Track the maturity ladder. Monitor the volume and cadence of loans maturing over the next several years, not only the next quarter.
  5. Reassess refinance risk early. Start borrower discussions before maturity and identify required equity, collateral or restructuring options.
  6. Run multivariable stress tests. Vary rates, rents, occupancy, expenses, cap rates, collateral values, market liquidity and refinancing terms together.
  7. Maintain independent review and accurate ratings. Challenge appraisals, borrower projections and internal risk grades.
  8. Provide loss allowances and capital. Set reserves and capital levels that reflect stressed—not merely current—conditions.
  9. Prepare workout playbooks. Establish triggers, documentation standards, approval paths and recovery objectives for extensions, modifications, note sales or enforcement.

What borrowers and depositors should understand

Borrowers should not assume that a current loan will automatically roll over. Before maturity, they should obtain updated property financials, identify lease and capital needs, test payments at higher rates, and estimate any equity contribution. Depositors and investors evaluating a bank should look beyond total CRE balances to property mix, geography, maturity concentrations, criticized or delinquent loans, allowance coverage and capital strength. Aggregate exposure alone does not reveal whether the portfolio is resilient.

Recent indicators to put in context

The OCC reported 1.6% loan growth in 2024 in its 2025 assessment. The Federal Reserve reported that CRE and commercial-and-industrial delinquency rates increased slightly in the second half of 2024, while office and multifamily delinquencies remained elevated at the largest banks. These figures indicate pressure, not a forecast of total losses for every lender. Outcomes depend on underwriting quality, property location, borrower equity, maturity timing, workout execution and the lender’s capital and liquidity.
