Your purchasing power falls unless your income or investment gains increase at least as fast as prices. The key distinction is between nominal dollars—the amount shown on a paycheck or account statement—and real dollars—the buying power left after inflation (and, for investment returns, taxes).
In the United States, the Consumer Price Index (CPI) is a broad measure of average consumer-price changes, not a personal inflation score or an investment-performance index. The U.S. CPI-U all-items index rose 3.4% over the 12 months through August 2026, according to the Bureau of Labor Statistics (BLS) release published September 11, 2026. That figure describes the index’s annual change, not what every household paid.

Nominal dollars and real buying power are different
A nominal amount is the number of dollars you receive or hold. A $60,000 salary, a $1,000 bond payment and a $10,000 savings balance are all nominal figures. Their real value depends on what those dollars can buy at the time you spend them.
The BLS summarizes the relationship plainly: “When prices go up, purchasing power goes down.” If a basket of necessities costs more while your income stays unchanged, you must either spend more, buy less, substitute cheaper items or draw down savings. A larger paycheck can still represent a loss in living standard if prices rose faster than the paycheck.

Why inflation compounds
Inflation is a rate of change, so increases build on the already higher price level. At 3% annual inflation, an item priced at $100 would cost about $103 after one year and roughly $106.09 after two years, before considering any change in the item’s quality or availability. A stable inflation rate therefore does not mean prices are stable; it means prices continue rising at that rate.
CPI is an average, not your household’s inflation rate
BLS constructs the CPI from a representative market basket of consumer goods and services. Your personal inflation experience depends on your own mix of housing, food, energy, transportation, health care, education and other purchases. Someone who spends more on rent may face a different change than someone who owns a home, while a commuter may be more exposed to fuel prices than a remote worker.
CPI also excludes investment items such as stocks and bonds. It can describe changes in consumer prices, but it does not tell you whether an investment gained or lost value.
How to tell whether your income kept up
Compare income growth and price growth over the same dates. A nominal raise is a real raise only when it increases your purchasing power after inflation.
The BLS real-income formula
BLS expresses inflation-adjusted income as:
Real income = nominal income ÷ (current-year CPI ÷ base-year CPI)

Use CPI values that match the periods being compared. If your annual pay is $52,000 and the CPI rose 4% over the same period, the equivalent purchasing power is approximately $52,000 ÷ 1.04, or $50,000 in base-period dollars. The calculation does not say your paycheck fell; it shows that its buying power is about $2,000 lower than the earlier amount.
A raise can be positive in dollars but negative in real terms
Suppose pay rises 3% while consumer prices rise 3.4%. The nominal paycheck is larger, but the approximate real change is:
(1.03 ÷ 1.034) − 1 ≈ −0.4%
That is a small decline in average purchasing power before considering taxes, changes in benefits or a household’s different spending pattern. If the raise were 5% against 3.4% inflation, the approximate real increase would be about 1.5%.
Historical BLS examples
BLS gives a 2021–2022 illustration using annual-average CPI-U index values of 270.970 for 2021 and 292.655 for 2022. The purchasing power of $1 in 2022 was about 92.6% of its 2021 purchasing power (270.970 ÷ 292.655). This is a historical illustration, not a current inflation estimate.
In another BLS example, a basket costing $500 in December 2021 would cost $532.50 in December 2022 when adjusted by the CPI-U index ratio. The example shows how a price index translates into a comparable dollar amount; your own basket may have changed by more or less.

What inflation does to investment returns
An investment statement usually reports a nominal return: the percentage change in the account or security’s value before adjusting for inflation and, depending on the reporting convention, taxes. Investor.gov defines real return as “what is earned on an investment after accounting for taxes and inflation.”

For a simple one-year comparison, a nominal return of 6% with 3.4% inflation is approximately a 2.6% pre-tax real return. The more precise compounding calculation is:
Real return = (1 + nominal return) ÷ (1 + inflation rate) − 1
Using 6% and 3.4% gives about 2.5% before taxes. If taxes reduce the investment’s gain, the after-tax real return is lower. Keep the holding period, inflation measure and tax treatment consistent when comparing alternatives; subtracting an annual inflation rate from a return can be only an approximation, especially over multiple years.
Why fixed-rate bonds face inflation risk
A fixed-rate bond promises stated interest payments based on its principal. If consumer prices rise, each payment buys less. Investor.gov identifies inflation as a risk for investors receiving a fixed rate of interest. A bond paying 4% per year may look attractive when inflation is 2%, but the same payment has less real value when inflation is 5%.

Inflation can also affect the market price of an existing bond. When newly issued bonds offer higher rates, older bonds with lower coupons generally become less attractive, so their prices may fall if you need to sell before maturity. The size of that price movement depends on factors such as maturity and interest-rate changes; it is separate from the gradual loss of purchasing power in the coupon itself.
How TIPS connect principal to CPI
Treasury Inflation-Protected Securities (TIPS) are U.S. Treasury notes and bonds whose principal is adjusted according to changes in the CPI, according to Investor.gov. They are issued with five-, 10- and 30-year maturities and pay interest every six months.
The adjustment mechanism
- Initial principal: You purchase a TIPS with a stated principal amount and fixed coupon rate.
- CPI-linked principal: The principal value is adjusted as the CPI changes. The coupon rate does not change, but the dollar amount of each interest payment changes because it is calculated from the adjusted principal.
- Semiannual payments: Interest is paid every six months, so inflation-linked principal changes can affect later payment amounts.
- Maturity value: At maturity, the Treasury repays the inflation-adjusted principal under the security’s terms. Market prices can still move before maturity, and the security carries interest-rate, liquidity and tax considerations.
The CPI link is designed to address consumer-price inflation; it does not guarantee a particular investment return, eliminate price volatility if you sell early or match your personal spending pattern exactly. TIPS are an educational example of an inflation-linked security, not a universal recommendation or a substitute for considering your time horizon and tax situation.
Putting nominal and real outcomes side by side
| Question | Nominal view | Real view |
|---|---|---|
| Income | Did the paycheck or benefit amount increase? | Did it increase faster than the relevant price index? |
| Savings | What interest rate or account balance is shown? | What remains after inflation and applicable taxes? |
| Fixed-rate bond | What coupon and principal are promised? | What can those fixed payments buy over the holding period? |
| TIPS | What coupon rate applies to the current principal? | How does CPI-linked principal affect payments and purchasing power, after taxes and market-price changes? |
Use the same period for every column. Comparing a one-year nominal rate with a five-year inflation average can produce a misleading conclusion.

A practical method for measuring your own exposure
- Choose a comparison period. Use the dates that matter—such as the month before a raise and the current month, or the purchase date and planned sale date of an investment.
- List your actual spending categories. Separate large recurring costs, including housing, food, transportation, insurance and medical care. CPI is a benchmark; your category weights determine your personal result.
- Measure nominal change. Record the old and new salary, benefit, account value, coupon payment or total return. Include contributions separately from investment performance.
- Apply a matching price index. For a broad U.S. comparison, use the relevant CPI series and dates. Divide the nominal amount by the CPI ratio, following the BLS formula.
- Handle taxes consistently. Investor.gov’s real-return definition includes taxes and inflation. Compare after-tax returns with after-tax returns, or clearly label a pre-tax calculation.
- Stress-test the result. Check what happens if inflation is higher or lower than the single rate used in your estimate. Avoid treating the latest annual CPI change as a forecast.
Common mistakes and how to avoid them
Treating CPI as a personal bill
A 3.4% CPI-U increase does not mean every household’s expenses rose exactly 3.4%. Use your own spending records to identify where your experience diverges.

Calling a nominal gain a real gain
An account balance can rise while its purchasing power falls. Label returns as nominal or real and state whether taxes are included.
Using CPI as an investment index
CPI tracks consumer prices and excludes stocks and bonds. Evaluate investment performance with the investment’s total return, fees, taxes and an appropriate inflation comparison—not with CPI alone.
Assuming inflation-linked means risk-free
TIPS link principal to CPI, but their market prices can fluctuate before maturity. They also do not guarantee that your personal expenses or after-tax return will track the CPI exactly.

Mixing periods or index definitions
Use annual-average data with annual-average data, or month-to-month data with month-to-month data. State whether a figure is CPI-U, which dates it covers and whether it is an annual change or an index-level comparison.
What the August 2026 CPI figure does—and does not—tell you
The 3.4% U.S. CPI-U all-items increase over the 12 months through August 2026 is a dated measure of average consumer-price change, released by BLS on September 11, 2026. It can serve as the inflation input in a clearly labeled illustration for that period. It is not a promise about future inflation, a measure of an individual household’s budget or a return on an investment. Check for a newer BLS release before using the figure for a current decision.
Making decisions with real returns in mind
For household budgeting, focus first on the categories that dominate your spending and on whether income adjustments occur as often as prices change. For investing, compare alternatives over the same horizon, distinguish stated yields from after-tax real returns and recognize the trade-off between a fixed rate and inflation protection. A diversified plan may use different types of assets for different goals, but the evidence here supports understanding these mechanisms—not declaring one security or allocation best for everyone.
The central test is straightforward: identify how many dollars you have, measure how prices changed over the same period, and then ask what those dollars can buy after inflation and taxes. That is the difference between a nominal result and the real financial outcome.
