Do not sell a declining bond fund automatically. First determine why its net asset value (NAV) fell, when you will need the money, how much income and liquidity your household has elsewhere, and whether the fund still belongs in your overall allocation. A price drop by itself does not establish that selling, holding, or buying more is the right decision.
Bond funds can lose money even when they hold only insured or U.S. government bonds. Interest-rate, credit, and prepayment risks affect different portfolios in different ways. The practical response is a fact-finding and cash-planning process, not a one-size-fits-all rule for retirees.

Start by identifying what actually fell
Before changing a position, confirm the account, fund share class, dates and performance measure. A quoted return may include reinvested distributions, while a chart of NAV may show only price movement. Also distinguish an interim decline from a realized loss: selling converts the current market value into proceeds, whereas an unsold share remains exposed to future price changes and distributions.

The SEC’s investor guidance says a bond fund is a changing portfolio, not a promise that each shareholder will receive face value on a particular date. Its holdings, duration, credit profile and strategy can change, so the fund’s name alone is not enough to explain a loss.

Why a bond fund can lose value
Interest-rate risk
When market interest rates rise, existing fixed-rate bonds generally become less attractive than newly issued bonds offering higher yields. Their market prices therefore tend to fall. Longer-maturity bonds generally experience larger price changes for a given rate move because their lower coupons are locked in for longer.
The SEC’s 2013 Investor Bulletin illustrates the relationship with a teaching example: a $1,000 fixed-rate bond priced to yield 3% is shown at $925 one year later after market rates rise from 3% to 4%. This is an illustration of price and yield mechanics, not a forecast or a statistic about retirees or bond funds.
Credit risk
A fund’s holdings may lose value when investors believe an issuer is less able or willing to repay interest or principal. Credit concerns can affect corporate, municipal and other non-government securities, and they can change even when market interest rates are stable. Review the fund’s current credit-quality breakdown rather than assuming that a high distribution rate compensates for this risk.
Prepayment and reinvestment risk
When rates fall, borrowers may refinance and repay bonds earlier than expected. The fund then has to reinvest at lower yields, which can reduce future income. This is prepayment risk. It can matter in portfolios holding callable corporate or mortgage-related securities even when the fund’s NAV is not falling for rate reasons.

Short maturity does not mean guaranteed principal
Ultra-short bond funds can also lose money. Their risk depends on duration, maturity, credit quality and the securities they own. The SEC specifically warns that an ultra-short bond fund is not the same as a money market fund or a certificate of deposit (CD), and “short term” does not make principal certain.
Understand the difference between fund shares and an individual bond
An individual bond has a stated maturity and face value, subject to the issuer’s ability to pay. If you hold it to maturity and the issuer pays as promised, the principal is generally scheduled for repayment; if you sell before then, its market value may be above or below face value.
A bond fund owns many securities and continually buys, sells or replaces them. Your shares can be sold at the fund’s current NAV, but the fund itself does not mature on your personal timetable. That distinction is important when a retiree has a known expense in a specific year: a fund’s average maturity or duration does not create a guaranteed payment date for that expense.

1. Map the position to a real cash need
List withdrawals for the next several years, their approximate dates and the income sources available to meet them. Include pensions, Social Security, annuities, cash reserves and other investments. A fund that is volatile but not needed for many years raises a different question from a fund earmarked for next month’s rent or a required tax payment.

The SEC’s asset-allocation guidance supports considering time horizon, risk tolerance, diversification and the entire household portfolio. It does not provide a retiree-specific withdrawal percentage or a universal sell-or-hold rule.
2. Inspect duration, maturity and credit exposure
In the prospectus and shareholder report, locate:
- Duration: an estimate of sensitivity to interest-rate changes. Lower duration generally means less rate sensitivity, but it does not remove credit, liquidity or other risks.
- Maturity profile: the distribution of final maturities and any concentration in one segment of the yield curve.
- Credit quality: ratings or categories for government, investment-grade, high-yield and unrated holdings, as applicable.
- Holdings and strategy: sectors, countries, derivatives, mortgage-related securities, and whether the manager may extend maturities or reduce credit quality.
- Fees and share class: ongoing expenses and any sales charges affect the return you keep.
Compare these facts with the fund’s stated objective. A lower duration may explain why one fund fell less than another, but it does not make the lower-duration fund risk-free.
3. Determine whether the decline is price movement or a distribution effect
A fund’s NAV decreases when it distributes value to shareholders. Regular distributions can provide predictable cash flow, but the SEC Office of Investor Education and Assistance states that “distributions are not guaranteed.” A distribution is not proof that losses have been recovered, and a payment from a taxable account can have tax consequences even when the NAV falls by a similar amount.

4. Test the fund against your allocation
Assess stocks, bonds, cash and other assets together. A bond fund may be doing the job assigned to it—providing diversification or income—even while its NAV is down. Conversely, a fund may no longer fit if its duration, credit risk or concentration is materially different from what you intended.
The SEC cautions against changing an allocation merely because one asset class recently outperformed another. Rebalancing is a portfolio decision based on a target mix and risk tolerance, not a reaction to a single red day. If you do rebalance, set the target percentages and the circumstances that would trigger a change before placing trades.
5. Decide whether a sale would create a new risk
Selling may reduce exposure to further losses, but it can also lock in the current decline, create taxes in a taxable account, incur transaction costs and leave you with an asset that does not match your spending horizon. Holding may allow prices to recover, but there is no guarantee of recovery and credit problems can worsen. Buying more increases concentration and interest-rate or credit exposure; it should be considered only after reviewing cash needs, risk tolerance and the rest of the portfolio.

Compare choices by the risk that matters to your spending date
No fixed-income vehicle is automatically interchangeable with another. Use the following framework when evaluating a change:
| Choice | Rate sensitivity and maturity | Credit and principal considerations | Liquidity, distributions and fit |
|---|---|---|---|
| Shorter-duration bond fund | Generally less sensitive to rate changes than a longer-duration fund; maturity dates vary across holdings. | Still exposed to issuer, liquidity and other risks; principal is not guaranteed. | Shares trade at NAV and can distribute income or gains; useful only if its risks and horizon fit your plan. |
| Longer-duration bond fund | Generally more sensitive to rate changes; may hold bonds maturing many years out. | Credit exposure depends on the portfolio, not duration alone. | Potentially larger NAV swings; distributions are not guaranteed. |
| Individual bond | Has a stated maturity and face value, but market price changes before maturity. | Repayment depends on the issuer; default and call risks may apply. | Can be matched to a known date if held to maturity, but selling early may produce a gain or loss. |
| Ultra-short bond fund | Usually short duration, but holdings and maturities vary. | Can lose money and may have credit or liquidity risk; not equivalent to a money market fund or CD. | NAV changes and distributions are not guaranteed; inspect the actual holdings. |
| Money market fund or CD | Different structures and maturity rules from bond funds. | Do not assume either is risk-free or interchangeable; protections, guarantees and penalties depend on the specific product and account. | Evaluate access to cash, rates, insurance or government protections, taxes and any early-withdrawal limits. |
For each alternative, compare duration, maturity structure, credit quality, liquidity, distribution and NAV behavior, fees, tax treatment and the exact spending horizon. The sources reviewed establish that ultra-short bond funds may carry higher risks than money market funds and CDs; they do not establish a universal ranking of safety for every product.
When selling may deserve priority
A sale or partial reduction can be reasonable to examine when the fund no longer matches its stated role, your cash need is imminent and cannot be met from safer liquid assets, the credit or duration exposure exceeds your tolerance, or the portfolio has drifted far from its intended allocation. These are decision conditions, not automatic instructions. Estimate taxes, trading costs and the replacement asset before acting.
When holding or rebalancing may be reasonable to examine
Holding can be consistent with a plan when the fund’s exposures remain appropriate, the money is not needed during the period of likely volatility, and other assets provide the required liquidity. Rebalancing may be appropriate when the overall mix has moved outside a pre-set range. Neither choice guarantees that the NAV will recover, and neither should be based solely on a recent price chart.
Common mistakes that make a loss harder to manage
- Treating every bond fund as a guaranteed deposit: even government-bond funds can lose value.
- Reading “short term” as “no risk”: duration does not describe credit or liquidity risk.
- Assuming a distribution is a gain: the NAV falls when value is distributed, and the payment is not guaranteed.
- Ignoring total-return data: compare figures that consistently include or exclude distributions.
- Using the fund name instead of documents: the current prospectus and shareholder report reveal exposures that a label may hide.
- Reacting to one asset class: allocation and rebalancing should reflect the whole portfolio and your risk tolerance.
When to involve a financial or tax professional
Consider individualized help if withdrawals are complex, a sale could create a large tax bill, the fund holds unfamiliar credit or mortgage exposures, or you are unsure how to coordinate several accounts. Bring the prospectus, shareholder report, account statements, tax basis information and a schedule of planned spending. A qualified professional can evaluate household circumstances; the general information here cannot determine a suitable trade for you.
A practical checklist before placing an order
- Confirm the exact fund, account, dates and whether the quoted return includes distributions.
- Read the current prospectus and shareholder report.
- Record duration, maturities, credit quality, major sectors, fees and strategy changes.
- List near-term withdrawals and reliable income or cash sources.
- Review the entire allocation against your risk tolerance and time horizon.
- Check distribution dates, NAV effects, taxes and transaction costs.
- Define the amount, purpose and replacement—if any—before selling, holding or buying.
- Seek personalized advice when the consequences exceed your confidence or expertise.
The central question is not simply, “Should I sell my bond fund after it drops?” It is whether this particular fund, at its current risk and price, still serves a clearly defined role in your retirement plan.
