What Records Should a Small Business Keep to Support a Tax Loss Deduction?

To support a federal tax loss, keep two connected layers of evidence: a reliable transaction summary and the original documents that prove each entry. Your records should show the amount, date, source or payee, business purpose, ownership or basis when property is involved, and any reimbursement or recovery. Keep separate detail for ordinary expenses, inventory, payroll, depreciable property, and casualty or theft events. A receipt or bank statement can prove that money moved, but it may not prove why the payment was deductible or that the loss qualifies under the rules for the applicable tax year.

The Internal Revenue Service generally permits any recordkeeping system suited to the business, provided it clearly shows income and expenses. Paper files, spreadsheets, accounting journals, and electronic systems can all work. Electronic records are subject to the same substantiation requirements as paper records. Organize the records by tax year and category, preserve legible copies, and retain them for as long as they may be material to the return.

What a loss-support file must prove

A defensible loss claim answers four different questions. First, what transaction occurred and for how much? Second, was it connected to the trade or business? Third, does the amount belong in income, an expense, inventory, an asset basis calculation, or a casualty or theft computation? Fourth, is the deduction allowed in the tax year claimed, or is it limited, deferred, or carried forward?

Record category What it establishes Typical underlying documents
Transaction summary Date, amount, account, source or payee, and business purpose General ledger, journal, spreadsheet, accounting report, calendar, or similar contemporaneous log
Gross receipts What the business earned and where receipts came from Invoices, sales reports, cash-register tapes, receipt books, deposit slips, card records, and information returns when applicable
Operating expenses Payment amount, recipient, date, and business connection Paid bills, invoices, receipts, canceled checks, credit-card slips and statements, bank statements, and petty-cash slips
Inventory and cost of goods sold Amounts paid for resale items or production materials, quantities, and valuation Supplier invoices, receiving records, payment records, inventory counts, and valuation worksheets
Payroll and employment taxes Compensation, withholdings, deposits, filings, and operating transactions involving employees Payroll registers, time records, Forms W-2 and W-3, employment-tax returns, deposit confirmations, and payment support
Business property Cost, improvements, business use, depreciation, Section 179 deductions, and adjusted basis Purchase contracts, invoices, closing statements, title or registration records, improvement bills, depreciation schedules, and disposition documents
Casualty or theft Ownership, event, date, causal connection, amount of loss, salvage, and expected reimbursement Police or incident reports, photographs, videos, appraisals, repair estimates, insurance correspondence, ownership records, and replacement or salvage records

Use the summary to reconcile the tax return, but keep the documents behind every material entry. The IRS states that taxpayers should keep adequate records to prove expenses or have sufficient evidence supporting their own statement. That burden is especially important when an expense category has extra substantiation rules.

Build a recordkeeping system that connects entries to evidence

1. Record every transaction close to when it happens

For each receipt and payment, capture the date, amount, account used, counterparty, category, and a plain-language business purpose. “Office” or “miscellaneous” is usually too vague to explain the activity. A useful entry might identify a client meeting, the project served, the business miles, or the materials purchased for a particular order. Record income with the customer or source and the related invoice or sales record.

2. Preserve the source document

Attach or cross-reference the invoice, receipt, statement, contract, or other evidence to the ledger entry. A bank-feed download can help identify transactions, but it does not replace the invoice or explanation of business purpose. For cash payments, retain the petty-cash slip and note who was paid, what was purchased, and why it was necessary. For card purchases, keep the detailed receipt rather than only the monthly statement when the statement does not identify the item.

3. Reconcile totals

At least monthly, reconcile the ledger to bank and card statements, verify that deposits are included in gross receipts, and investigate unexplained differences. Keep a year-end trial balance or equivalent report showing how totals flow into the return. If the business uses an inventory system, reconcile purchases, beginning inventory, ending inventory, and cost of goods sold under the method used for the return.

4. File by year and type

Create a separate electronic or paper structure for each tax year, with folders for income, ordinary expenses, inventory, payroll, assets, loans, and special events. Use consistent file names and preserve a readable copy of documents that may fade, such as thermal receipts. Back up electronic records in more than one location and make sure the files can still be opened and produced if requested.

Records for an ordinary operating loss

An operating loss is supported by the accuracy of both sides of the calculation: complete business income and allowable expenses. Keep sales invoices, point-of-sale reports, deposit records, and other evidence for gross receipts, then retain the source documents for rent, supplies, utilities, insurance, professional services, advertising, interest, and other claimed costs. Your ledger should show the period and business purpose for each item, not merely the amount paid.

Some categories require information beyond ordinary payment proof. Travel records should identify the destination, dates, business reason, and participants where relevant. Entertainment and gift expenses may have their own limits and documentation requirements. Auto expenses require records that distinguish business from personal use, such as mileage, dates, destinations, and purpose when that method is used. Keep the additional evidence applicable to the category rather than assuming a canceled check settles the issue.

Separate business and personal accounts where practical. If an account contains both, identify the business portion at the time of entry and retain the allocation method. A personal credit-card statement with a highlighted charge is weaker than a detailed receipt linked to a contemporaneous business explanation.

Inventory and cost of goods sold

If the business sells merchandise or manufactures products, keep supplier invoices and payment records showing what was acquired, when it was acquired, and the price. Preserve receiving reports, production records, stock counts, and worksheets supporting quantities and valuation at the beginning and end of the year. These records support cost of goods sold and help demonstrate that an apparent loss is not the result of an unsupported inventory adjustment.

Document returns, discounts, damaged goods, write-downs, and disposals separately. For inventory destroyed by a casualty or theft, record the items and quantities affected, their cost or other basis, salvage, and insurance recovery. Publication 547 warns that inventory losses can have alternative reporting treatments and that the same loss must not be counted twice. The correct treatment depends on the facts and the return being filed, so keep the inventory schedule and the explanation of how the item was reported.

Records for depreciable or disposed business property

Property records must last longer than a single tax year because they establish adjusted basis over the asset’s life and may affect a later sale. For each vehicle, machine, computer, building, or other depreciable item, retain:

  • Acquisition date and the date placed in service.
  • Purchase price, settlement costs, freight, installation, and other amounts included in basis.
  • Invoices, contracts, payment records, title documents, and evidence of ownership.
  • Improvement and repair records, with the treatment used for each cost.
  • Business-use percentage and any personal-use allocation.
  • Depreciation method, recovery period, convention, annual deductions, and Section 179 amounts.
  • Records of casualty deductions, insurance proceeds, salvage, and other basis adjustments.
  • Disposal date, selling price, trade-in value, selling expenses, and the calculation of gain or loss.

A depreciation schedule alone is not enough if it cannot be tied to the acquisition documents and business use. Keep the schedule with the invoices and improvement records so the basis calculation can be rebuilt years later. When property is sold or exchanged, retain the closing statement or bill of sale and documentation of expenses that reduced the amount realized.

Casualty and theft losses need an event file

A casualty or theft claim requires more than proof that a payment was made. Create an event file that establishes ownership, what happened, when it happened or was discovered, how the event directly caused the damage or disappearance, and the amount of the claimed loss. For leased property, preserve the lease provisions showing who bears the risk and who is responsible for repairs.

Ownership and the event

Use purchase records, titles, registrations, leases, photographs, videos, property lists, and prior insurance schedules to show that the business owned or was contractually responsible for the property. Keep police reports for theft and fire, weather, emergency-management, or other incident records for a casualty. Note the discovery date for a theft and the date of the event for a casualty.

Amount, basis, and recovery

Retain appraisals, repair estimates, replacement invoices, inventory schedules, depreciation records, and other calculations supporting the amount claimed. Preserve evidence of salvage and any insurance, government, landlord, lender, or other reimbursement claim. If reimbursement is reasonably expected, document the claim and its status; the tax treatment can depend on whether recovery is available and on the property’s basis and use.

Do not apply business-property assumptions to personal-use property. Personal-use casualty and theft rules can differ, and mixing the two in one schedule can produce an incorrect deduction. Keep business and personal assets on separate inventories and identify the business-use percentage when an asset has mixed use.

How to reconstruct records after a disaster

If records are destroyed, start a reconstruction file rather than estimating from memory. Gather photographs and videos, supplier invoices, receipts, canceled checks, bank and card statements, loan documents, tax returns, inventory lists, payroll reports, customer records, and correspondence with insurers or vendors. The IRS also suggests inventories or sketches when they help show what was present and how it was arranged.

  2. Request duplicate invoices, statements, payroll reports, and payment histories from banks, card issuers, suppliers, payroll providers, customers, and insurers.
  3. Rebuild an inventory or asset list from photographs, purchase records, prior returns, and third-party confirmations.
  4. Recreate the ledger, label reconstructed entries, and identify the evidence used for each amount.
  5. Reconcile the reconstruction to available deposits, withdrawals, tax filings, and insurance schedules.
  6. Keep a written explanation of assumptions, unresolved items, and any amounts excluded because they could not be supported.

Reconstruction can restore evidence, but it does not eliminate the need to establish ownership, business purpose, basis, and the amount of the loss. Unsupported estimates should not be presented as documented costs.

How long to keep small-business tax records

Retention follows the period during which a record may be material to tax administration, not a universal disposal date. IRS Topic No. 305 describes three years as the general assessment period in ordinary circumstances, but the period can be longer when substantial income is omitted or other special rules apply. There is no limitation period for a fraudulent return or for failing to file a valid return.

Employment-tax records should be kept for at least four years. Property records, however, often must be retained beyond the ordinary assessment period because basis, depreciation, carryovers, and a later disposition can depend on them. Keep records supporting amended returns, net operating loss carryovers, credits, and unresolved examinations for as long as those items remain relevant. Do not destroy an asset file merely because the year of purchase is closed if the property is still held or its sale could affect a later return.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Documentation proves facts; it does not remove deduction limits

Substantiation answers what happened and how the amount was computed. Separate eligibility and limitation rules determine whether the amount is deductible now. For example, the Instructions for Form 461 for tax year 2025 describe an excess business loss limitation for noncorporate taxpayers and the treatment of an excess as a net operating loss carryover. A carefully documented loss may therefore be limited in the current year or used under a carryover rule rather than deducted in full immediately.

Entity type, tax year, ownership, business activity, property use, passive-activity rules, basis, at-risk rules, and other provisions can change the result. Keep the records needed to calculate the loss even when you expect a limitation, because the unused amount and its carryover history may matter later. Confirm the rules for the specific return year with the applicable IRS instructions or a qualified tax professional.

A practical year-end control

Before filing, test the loss file in the same order an examiner would:

  • Can every income total be traced to sales records, deposits, invoices, or other source evidence?
  • Can every material expense be traced to a detailed document and a stated business purpose?
  • Are travel, entertainment, gifts, automobile, inventory, payroll, and mixed-use items supported by their additional records?
  • Do asset schedules agree with acquisition documents, improvement costs, depreciation, Section 179 deductions, and disposal records?
  • For a casualty or theft, do the file and calculation show ownership, event date, cause, basis or valuation, salvage, and reimbursement?
  • Have records been retained for the longest applicable period, including periods tied to property, carryovers, amended claims, and employment taxes?
  • Has the current-year deduction been checked against limitations rather than assumed to be available solely because it is documented?
