A mortgage-backed security (MBS) is an investable security backed by a pool of mortgage loans. A lender or other issuer places eligible mortgages into a trust or similar structure, then sells securities whose payments come from borrowers’ principal and interest, after servicing and any guarantee fees.
Buying an MBS does not mean owning a particular house or receiving one homeowner’s payment directly. You own the rights described in the security’s documents. Those rights determine how scheduled payments, early payoffs, losses and fees reach you, so the issuer or guarantor, mortgage pool and cash-flow structure all matter.

What an MBS represents
Mortgage lending creates a stream of payments that can last for years. Securitization converts many of those individual loan streams into one or more securities that investors can hold. The mortgages are the collateral, while the security documents specify who collects payments, which fees are deducted, how principal is allocated and what happens if borrowers pay early or stop paying.

In a simple pass-through MBS, investors receive their share of principal and interest collected from the mortgage pool. The amount and timing are not identical to a single borrower’s amortization schedule because the pool contains many loans and borrowers can refinance, sell their homes or otherwise prepay. More complex deals divide the same pool’s cash flows among classes, changing the order and timing in which investors receive principal.

How mortgage loans become an MBS
- Origination or acquisition: A lender originates mortgages or buys loans that another lender originated.
- Eligibility and pooling: Loans meeting the program or transaction criteria are grouped. The pool may be characterized by property type, loan terms, geography, borrower attributes and underwriting standards.
- Transfer to a trust or securitization vehicle: The mortgages and related rights are placed into a legal structure that holds the collateral for investors.
- Security issuance: An issuer creates securities backed by the pool and sells them to investors. A single pool can support one pass-through class or several classes with different payment priorities.
- Borrower payments: Homeowners make scheduled principal and interest payments. Some also repay early when they refinance, sell a property or otherwise pay down the loan.
- Collection and distribution: Servicers collect and administer payments. The structure then distributes scheduled principal, interest and unscheduled principal to investors, net of applicable servicing and guarantee fees.
The security, not an individual mortgage note selected for you, defines your legal and economic interest. A holder generally has an interest in the pool or in a class of claims on its cash flows. The documents also govern reporting, servicing standards, payment dates and remedies if obligations are not met.
How cash flows through a pass-through MBS
Scheduled principal and interest
Borrowers’ regular payments contain interest and, under an amortizing mortgage, a scheduled amount of principal. After the servicer performs its duties and deducts permitted fees, the remaining amounts are passed through according to the security’s terms. Interest income can change over the life of the pool as the outstanding mortgage balance declines.
Unscheduled principal
Borrowers can repay some or all of their balances ahead of schedule. A refinance during a period of falling rates, a home sale or another payoff can return principal to the MBS sooner than an original maturity date suggests. Investors receive that principal under the distribution rules, but must then decide where to reinvest it.

Why payments are estimates rather than a fixed calendar
Mortgage pools contain borrowers with different balances, rates and financial circumstances. Consequently, an MBS has an expected cash-flow pattern rather than a guaranteed schedule of principal return. Analysts use assumptions about prepayments to estimate average life, yield and price sensitivity; actual payments can differ when borrower behavior or interest rates change.

Agency and private-label MBS are not the same
The label “government-backed” is too broad. Agency-related programs have different guarantors and legal obligations, while private-label securities rely on the transaction’s collateral and credit enhancements rather than a government-agency guarantee.
| Category | Issuer or guarantor | What the guarantee means | Investor credit exposure |
|---|---|---|---|
| Ginnie Mae-related MBS | Ginnie Mae guarantees the timely payment obligations described by its program. | The SEC staff report describes the guarantee as backed by the full faith and credit of the United States. | Subject to the program’s terms; the federal guarantee is not a promise that the security’s market price or yield will remain constant. |
| Fannie Mae MBS | Fannie Mae issues or guarantees its MBS obligations. | Fannie Mae’s current filing says its guarantee covers borrower payment shortfalls on its MBS, subject to the guarantee terms. | The obligation is based on Fannie Mae’s own credit, not the same full-faith-and-credit guarantee described for Ginnie Mae. |
| Freddie Mac MBS | Freddie Mac issues or guarantees its MBS obligations. | The scope is defined by Freddie Mac’s program and security documents. | The guarantee is an obligation of Freddie Mac, not the same federal guarantee described for Ginnie Mae. |
| Private-label MBS | Private financial institutions or other private issuers. | No government-agency guarantee. A deal may use internal or external credit enhancement. | Investors must evaluate the mortgage collateral, deal structure, servicer and any enhancement provider. Borrower credit losses are generally more direct than in guaranteed agency structures. |
Guarantee coverage is limited to the obligations and conditions stated in the relevant documents. It does not insure an investor against buying at an unfavorable price, selling at a loss or receiving a particular yield.
Pass-throughs, CMOs and tranche priorities
Pass-through securities
A pass-through generally gives each holder a proportional interest in the pool’s collected principal and interest. As borrowers pay or prepay, the pool’s outstanding balance falls and the investor receives distributions according to the pass-through rules.
Collateralized mortgage obligations
A collateralized mortgage obligation (CMO) redirects one pool’s cash flows into separate classes, often called tranches. The documents can specify that one class receives principal before another, that certain classes absorb particular prepayment patterns, or that interest and principal are allocated differently. This redistribution can make one class receive principal quickly while another remains outstanding longer.

Two securities backed by similar mortgages can therefore behave very differently if one is a pass-through and the other is a tranched deal. To understand a CMO, read the waterfall: identify each class, its payment priority, the triggers that can change that priority and the assumptions used to describe expected principal timing.
The risks that shape an MBS investment
Prepayment risk
When interest rates fall, refinancing can become more attractive. Borrowers may replace existing mortgages with cheaper loans, and homeowners may repay when they sell. The MBS then returns principal earlier than expected. An investor who planned to earn the original coupon for many years may have to reinvest at lower prevailing yields. Prepayments can also rise or fall for reasons unrelated to rates, including housing turnover and borrower decisions.
Extension risk
When rates rise, refinancing generally becomes less attractive and prepayments can slow. Principal may return later than projected, extending the security’s effective life. The investor can remain exposed to a below-market coupon for longer and may experience greater price sensitivity than the original maturity label implies.
Credit and default risk
Borrowers can miss payments or default. The effect depends on the guarantee and transaction structure. In a private-label deal without a government-agency guarantee, losses are allocated through the deal’s credit-enhancement and waterfall provisions. Possible enhancements include subordination, reserve accounts, insurance or other support, but their availability and strength must be verified in the documents. An agency guarantee can shift or reduce borrower-payment credit exposure without eliminating market or prepayment risk.

Market-price and yield risk
A guarantee of specified payment obligations does not guarantee the security’s market value or yield. Interest-rate changes alter the present value of expected cash flows. Price movements can also reflect changes in prepayment expectations, perceptions of guarantor or enhancement-provider credit, and broader market conditions. An investor who sells before the cash flows are complete can realize a gain or loss even when scheduled payments have been made.
Structure risk
In a tranched security, the timing and amount of principal depend on the waterfall and on the behavior of other classes. A class that receives principal first can have high exposure to rapid prepayments; a class that is paid later can face extension. Triggers, eligibility rules, servicing decisions and loss-allocation provisions can change outcomes. Structure risk is why a headline coupon or stated maturity is insufficient for comparing CMOs.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. Why the stated maturity is not the whole story
The stated maturity is the contractual date by which the security is scheduled to be paid off under its terms. Mortgage borrowers, however, rarely behave as one perfectly synchronized borrower. Prepayments can shorten the effective life, while slower repayments can extend it. For an MBS comparison, ask when principal is expected to return under several prepayment scenarios, not only when the legal final maturity occurs.

Faster principal return can reduce the period during which a high coupon is earned; slower return can leave capital tied to an older coupon while new market yields have risen. A quoted yield is therefore inseparable from the prepayment assumptions and purchase price used to calculate it.

How to compare two MBS
Use the security documents and offering information to answer these questions in order:
- Who stands behind the payments? Identify the issuer, guarantor and exact scope of any guarantee. Do not treat Ginnie Mae, Fannie Mae, Freddie Mac and private issuers as interchangeable.
- What collateral is in the pool? Review loan type, borrower and property characteristics, geographic concentration, underwriting standards and delinquency information provided for the deal.
- Is it a pass-through or a tranched structure? For a CMO, map each class’s payment priority and loss or prepayment exposure.
- How are fees deducted? Determine servicing, guarantee and other transaction fees before comparing the investor’s net cash flow.
- What prepayment assumptions drive the analysis? Examine expected, faster and slower repayment scenarios. The assumptions should match the pool’s characteristics rather than being treated as a promise.
- When can principal arrive? Compare expected average life and the range of possible timing with the investor’s need for liquidity and predictable cash flow.
- What can change the result? Check servicing provisions, triggers, credit-enhancement limits, guarantor obligations and events that can redirect cash flows.
- What is the purchase price and market exposure? A payment guarantee does not set the resale price. Consider how rate changes and changing prepayment expectations could affect a sale.
What an investor actually owns
An MBS investor owns a contractual security interest, not a deed to a property and not a direct claim against a named homeowner. The investor’s rights may be to a proportional share of a pool’s collections or to a defined class of those collections. The distinction matters if a loan prepays, a borrower defaults, a servicer changes or a waterfall reallocates principal.
For that reason, an MBS should be analyzed as both a mortgage-pool exposure and a legal cash-flow structure. The same underlying type of home loan can support securities with different payment priorities, guarantees and risk profiles.

Practical terms to know
| Term | Meaning |
|---|---|
| Collateral | The mortgage loans and related rights supporting the security. |
| Servicer | The party that collects borrower payments, administers loans and performs duties specified by the transaction. |
| Pass-through | A structure in which collected principal and interest are distributed to holders after applicable fees. |
| Prepayment | Principal returned before the scheduled date, often after refinancing or a home sale. |
| Extension | A longer-than-expected period before principal is returned when prepayments slow. |
| Credit enhancement | Structural or third-party support intended to absorb or reduce specified losses; its scope depends on the deal. |
| Tranche | A class in a structured MBS with defined rights and payment priority. |
| Stated maturity | The contractual final date, which may differ materially from the date investors actually receive most principal. |
The central discipline is to separate payment guarantees from investment outcomes. A guarantee can address specified payment shortfalls, while rates, prepayments, structure and market prices continue to determine when cash arrives, how long it remains invested and what the security is worth if sold.
