Bank stocks respond to the combined effect of interest rates on earnings, funding costs, asset values, credit losses, liquidity and the value investors assign to future profits. Higher rates can widen a bank’s net interest margin when loan yields reset faster than deposit costs, but the same move can reduce the value of fixed-rate securities, trigger deposit outflows, slow loan growth and raise the discount rate applied to future earnings. That is why a bank’s reported margin can improve while its share price falls.
Start with how a bank earns and funds money
A bank borrows money, mainly through deposits and debt, and invests or lends it through loans and securities. It earns interest on those assets and pays interest on its funding. Net interest income is the difference between the two. Net interest margin (NIM) expresses net interest income relative to interest-earning assets.

When rates move, the important question is not simply whether they rise or fall. It is which assets and liabilities reprice, how quickly they reprice, and whether customers and markets change their behavior.
Assets can reprice faster than liabilities
A bank with many floating-rate commercial loans may increase loan yields soon after a policy-rate increase. If its deposits remain mostly noninterest-bearing or reprice slowly, interest income can rise faster than interest expense and NIM can widen.

That benefit is not guaranteed. Depositors may demand higher rates, move cash to money-market funds or other alternatives, or withdraw funds. The bank may then replace inexpensive deposits with certificates of deposit, brokered deposits or wholesale borrowing. Funding expense can catch up with, or exceed, the increase in asset yields.
The policy rate is only one rate that matters
The Federal Reserve’s target federal funds rate is a short-term policy rate. Banks also face longer-term Treasury and market yields, loan benchmarks, deposit competition and credit spreads. These rates can move by different amounts.
The yield curve describes the relationship between short- and long-term rates. A steepening curve can improve the economics of some maturity structures, while a flattening or inverted curve can squeeze a bank that funds short and lends long. Loans and securities may reset against different benchmarks and on different schedules, creating additional basis and timing risk.

When market yields increase, the present value of an existing fixed-rate loan or bond generally declines. A bank can therefore face unrealized losses on longer-duration securities even while it earns more on newly originated or floating-rate assets.
The effect on reported results depends on accounting classification, hedges and management decisions. Available-for-sale securities are generally marked to market, while held-to-maturity securities are carried under a different framework if the bank has both the intent and ability to hold them. Unrealized losses can still matter economically: they reduce the value of assets that might be sold to raise cash, and forced sales can turn paper losses into realized losses. Capital, liquidity and confidence determine how damaging that risk becomes.

Deposits are both a funding source and a confidence signal
Deposits represented approximately two-thirds of U.S. bank liabilities in a Federal Reserve funding-shock note published in 2026. Because deposits are so important, a change in their stability can affect both earnings and the market’s view of a bank’s resilience.
A bank that retains customers at relatively low rates may preserve a cheap funding base. A bank that loses deposits has to pay more for replacement funding and may sell securities or restrict lending. Investors can mark down the stock before the higher funding cost is fully visible in quarterly results.

NIM is one accounting measure, not a complete valuation. Share prices reflect expected future cash flows, risk and growth. A rate increase can improve the next quarter’s margin while damaging one or more of those longer-term inputs.
Markets price expectations, not just reported results
If investors already expect higher rates and a wider margin, the share price may rise before the announcement. When the decision arrives, the stock can fall if the increase is smaller than expected, if management warns about deposit pricing, or if investors focus on slower loan demand and rising credit risk.
The reverse also occurs. A rate cut can reduce asset yields but still support a stock if it lowers funding costs, prevents recession, improves bond values or arrives with a stronger-than-feared economic outlook.

Higher discount rates reduce the value of future earnings
Equity valuation converts expected future profits into a value today. When market rates and required returns rise, those future cash flows are discounted more heavily. This valuation effect can outweigh a near-term increase in net interest income.
Historical evidence shows the relationship is not one-directional
A 2012 Federal Reserve study of intraday bank-stock returns around policy announcements found that, in its sample, unanticipated increases in the general level of rates or a steepening yield curve were followed by declines in bank share prices. The authors discussed immediate capital losses on longer-duration assets, higher discount rates, deposit disintermediation, and weaker expected growth or asset quality.
The study also found that a larger maturity gap attenuated the negative response to a slope surprise, while greater reliance on core deposits was associated with a stronger negative response to policy surprises. These are results from a defined historical sample, not a rule for every bank or every rate cycle.
What falling rates do to bank stocks
Lower rates usually reduce the yield on variable-rate loans as they reset and reduce the yield on newly issued loans and securities. Funding costs may fall at the same time, however, and some deposit rates can be reduced faster than asset yields. The result can be a temporary improvement in NIM.
A Federal Reserve historical review found that, during some recessions, NIM rose for a period because liabilities repriced downward faster than fixed-rate assets. That accounting benefit does not automatically make bank shares attractive. Rate cuts may signal weak growth, lower loan demand, rising unemployment and larger expected credit losses. Investors may value those risks more heavily than the benefit from cheaper funding.

Compare banks by their rate exposure, not by the direction of the move
Two banks can experience opposite stock reactions to the same policy decision. Use these questions to identify the differences.
| Exposure to examine | Why it matters when rates rise | What to look for in disclosures |
|---|---|---|
| Asset repricing | Floating-rate loans and rapidly resetting securities can lift interest income. | Share of floating-rate assets, reset intervals and benchmark rates. |
| Liability repricing | Higher deposit rates and replacement funding can compress NIM. | Deposit mix, rate sensitivity, uninsured balances and wholesale borrowing. |
| Duration and market value | Long-term fixed-rate assets generally lose value as yields rise. | Fixed-rate loan and securities exposure, hedges and unrealized losses. |
| Yield-curve and basis exposure | Assets and liabilities may reset at different maturities or against imperfectly correlated benchmarks. | Asset-liability maturity schedules and benchmark concentrations. |
| Capital and liquidity | Strong buffers reduce the chance that valuation losses or withdrawals force asset sales. | Capital ratios, liquid assets, pledged collateral and contingency funding. |
| Credit and growth | Higher rates can slow borrowing and increase provisions or defaults. | Loan growth, borrower quality, delinquency trends and loss provisions. |
| Valuation and expectations | The market may already have priced in the rate move and its earnings effect. | Share valuation, analyst expectations and management guidance. |
Asset-liability repricing
Ask whether loans reset immediately, monthly, quarterly or only when they mature. Then compare that schedule with the repricing of checking accounts, savings accounts, certificates of deposit and wholesale debt. The timing gap often matters more than the average rate level.
Deposit quality and concentration
Stable, diversified deposits can be less sensitive to small rate changes than concentrated or highly rate-sensitive balances. Uninsured deposits may be more likely to move when customers question a bank’s safety or find a higher return elsewhere. The relevant issue is not simply the amount of deposits, but their behavior under stress.
Duration, hedges and accounting
Review the duration of securities and fixed-rate loans, the size of unrealized losses and the hedges used to offset rate changes. A loss shown in accumulated other comprehensive income is not the same as an immediate trading loss, but it can still affect investor confidence and the bank’s ability to obtain liquidity.

Capital and liquidity capacity
A bank with ample capital and readily available liquidity can hold assets through a rate cycle. A bank that must sell securities to meet withdrawals may crystallize losses and weaken capital. This is why identical portfolios can produce different stock outcomes at different institutions.

Credit quality and loan demand
Higher borrowing costs can cause households and businesses to postpone loans. Slower balance-sheet growth reduces future interest income. At the same time, borrowers may struggle with debt service, increasing provisions and charge-offs. Falling rates can relieve those borrowers, but if cuts accompany a recession, defaults may continue rising.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. The four forms of interest-rate risk
A joint Federal Reserve, FDIC and OCC policy statement says, “Interest-rate risk is the exposure of a bank’s financial condition to adverse movements in interest rates.” It identifies four main sources:
- Repricing or maturity-mismatch risk: assets and liabilities reset or mature at different times.
- Yield-curve risk: rates at different maturities move by different amounts, changing the curve’s slope or shape.
- Basis risk: instruments tied to different benchmarks do not move together.
- Option risk: embedded options, such as early loan repayments or deposit withdrawals, change cash-flow timing when rates move.
These risks affect both earnings and the underlying economic value of assets, liabilities and off-balance-sheet instruments. A bank can appear protected under one rate scenario and exposed under another.

Useful dated evidence and what it does—and does not—show
| Measure | Reported result | How to interpret it |
|---|---|---|
| U.S. bank liabilities | Deposits were approximately two-thirds of liabilities in a 2026 Federal Reserve funding-shock note. | A dated aggregate measure showing why deposit behavior can dominate funding risk. |
| Aggregate NIM, 30-year history | Between 3% and 4.5% over the period analyzed by Federal Reserve authors in 2019. | Historical context; NIM was described as fairly stable relative to the policy rate and yield-curve slope. |
| Recent tightening episode analyzed through 2018:Q4 | Bank NIM increased about 0.2 basis point for each 1 basis point increase in the target federal funds rate. | A historical episode estimate, not a current-cycle forecast. |
| Year-end 2024 securities | Available-for-sale fair values were $182 billion below book value; held-to-maturity fair values were $297 billion below book value. | Reported aggregate portfolio differences, not losses applicable to every bank. |
| End of 2025 aggregate results | Return on average assets was about 1.1%; return on equity was about 11.2%. Aggregate NIM rose slightly in the second half of 2025 as funding costs declined. | System-level results; the NIM change was partly associated with lower funding costs. |
| First quarter of 2026, sample of 24 large banks | ROE rose to 14% from 12% in the fourth quarter of 2025; net interest income was flat quarter over quarter. | The report attributed the ROE increase to noninterest-income growth, not to a rate-driven NIM increase. |
Four rate scenarios to use when reading a bank’s earnings report
Rates rise and the curve steepens
A bank with floating-rate assets, slow deposit repricing and limited long-duration securities may benefit initially. A bank with large fixed-rate portfolios or aggressive deposit competition may not.
Rates rise and the curve flattens
Short-term funding costs can increase while returns on longer-linked assets fail to keep pace. This is a common setup for margin pressure, especially when deposits are rate-sensitive.
Rates fall during an orderly slowdown
Funding costs may decline, bond values may recover and credit losses may remain manageable. A bank with sticky deposits and fixed-rate assets can see a helpful lag before asset yields reset lower.
Rates fall during a recession
Cheaper funding may be overwhelmed by weak loan demand, rising provisions, borrower stress and a lower valuation multiple. The reason for the rate move matters as much as its direction.
Quick wins for a faster PC:
Clear out junk files and repair common Windows errorsFree Scan →Scan for outdated or missing drivers - takes under a minuteDriver Scan →A practical checklist before interpreting a stock move
- Identify whether the move was in the policy rate, long-term yields, the yield-curve slope or credit spreads.
- Check the bank’s asset and liability repricing schedules rather than relying on the headline NIM.
- Review deposit growth, deposit costs and any shift toward wholesale funding.
- Examine fixed-rate securities, unrealized losses, hedges and the bank’s liquidity position.
- Separate net interest income from total profit, which also includes fees, trading results and provisions.
- Read loan-growth and credit-quality trends for evidence of weaker demand or rising losses.
- Compare the result with what investors expected before the announcement.
- Consider capital and liquidity buffers before treating a valuation loss as an immediate solvency problem.
The central lesson is that bank stocks are claims on a future stream of risk-adjusted earnings, not a mechanical bet on the next rate decision. The same rate move can widen one bank’s margin, shrink another’s, reduce the market value of both banks’ fixed-rate assets and change the valuation investors are willing to pay for each.
