What M&A Due Diligence Covers Before a Deal Closes

By TheFinanceBase Team 11 min read

M&A due diligence is the buyer’s structured investigation of a target company before closing. It tests whether the target’s legal rights, financial results, taxes, contracts, people, technology, intellectual property, regulatory position, operations and competitive assumptions support the proposed deal. The findings can change the price, purchase-price adjustments, representations and warranties, escrow, indemnities, covenants, closing conditions—or the decision to close at all.

What M&A due diligence is meant to answer

Due diligence is not a document-collection exercise. It is a decision and risk-allocation process. The buyer compares the deal thesis with evidence in the target’s records, then decides which risks can be priced, protected by contract, remediated before closing or accepted.

As an Amazon Associate I earn from qualifying purchases.

  • Does the target own what it is selling? This includes shares, assets, intellectual property, permits, contracts and data rights.
  • Are the reported earnings and cash flows reliable? The review tests revenue recognition, margins, working capital, debt and liabilities that may not appear plainly on the balance sheet.
  • What obligations will follow the buyer? Taxes, litigation, employee claims, customer commitments, privacy duties, environmental requirements and change-of-control provisions can survive the transaction.
  • Can the buyer legally and operationally combine the businesses? Regulatory approvals, antitrust restrictions, third-party consents, systems dependencies and separation work may determine whether the planned synergies are achievable.

A finding is material when it could affect value, financing, the ability to operate after closing, regulatory approval or the buyer’s willingness to proceed. Materiality thresholds should be defined early and applied consistently across workstreams.

The core due-diligence workstreams

Corporate, ownership and legal records

Legal counsel verifies how the target was formed, who owns it and whether the people signing the transaction have authority to do so. The request normally covers certificates of incorporation or equivalent formation documents, bylaws, shareholder and board records, capitalization tables, options, warrants, convertible instruments, subsidiaries, joint ventures and organizational charts.

The review also checks liens, security interests, judgments, litigation, threatened claims, settlements, licenses, permits and government correspondence. Counsel confirms whether the target has the right approvals to enter the transaction and whether the buyer needs notices or consents from lenders, regulators, landlords, customers or other counterparties.

Financial statements and quality of earnings

Financial diligence reconciles audited financial statements, management accounts, general ledgers, bank records, budgets and forecasts. A quality-of-earnings analysis separates recurring operating performance from one-time items, aggressive assumptions, unusual revenue or costs that will not continue after closing.

  • Revenue recognition policies, cut-off and unbilled or deferred revenue.
  • Gross margin by product, customer or geography, including discounts, rebates and returns.
  • Working-capital levels and the seasonality or accounting policies used to set the closing target.
  • Cash, debt, leases, guarantees, factoring, earn-outs and other financing arrangements.
  • Off-balance-sheet liabilities, commitments, pensions and contingent obligations.
  • Forecasts, backlog, customer concentration and the assumptions behind projected growth.

The output is often a normalized earnings figure and a bridge from enterprise value to the equity value the sellers will receive. It may also identify a purchase-price adjustment for debt, cash or working capital.

Tax by jurisdiction

Tax diligence is organized by every jurisdiction in which the target operates, owns property, employs people or sells goods and services. The buyer requests federal, state and local—or national and subnational—income-tax returns, payroll and withholding filings, sales or value-added tax returns, property taxes, transfer-pricing documentation, tax-sharing agreements and correspondence with taxing authorities.

Reviewers look for audits, arrears, uncertain tax positions, unrecorded accruals, nexus created by remote workers or sales, and restrictions on using net operating losses or other tax attributes. The Securities and Exchange Commission of Nigeria’s Mergers and Acquisitions Checklist, dated October 25, 2023, expressly includes tax locations, returns, payroll, sales taxes, accruals, withholding and correspondence with tax authorities. The exact filing obligations depend on the target’s countries, states and business model.

Commercial contracts and counterparties

Contracts determine much of a target’s future revenue and cost base. The buyer typically requests material customer and supplier agreements, distribution and franchise arrangements, leases, loans, research and development agreements, technology and cloud contracts, data-processing agreements, marketing arrangements and insurance policies.

Each agreement is screened for term, renewal, pricing, minimum commitments, service levels, exclusivity, non-compete language, confidentiality, indemnities, liability caps, audit rights, termination rights and assignment or change-of-control clauses. A contract that permits termination or repricing when ownership changes can reduce value even when the underlying customer relationship appears strong. The team records every consent needed before closing and assigns an owner and deadline for obtaining it.

Employees, executives and benefits

People diligence starts with an employee census showing role, location, start date, compensation, bonus or commission arrangements, equity awards, reporting line and employment status. The buyer assesses dependence on founders or other key people, retention requirements, succession depth and whether compensation is below market or likely to rise after closing.

Records should cover benefit plans, pensions, vacation liabilities, immigration status, collective bargaining, works councils where applicable, labor disputes, workplace investigations, employment claims, restrictive covenants and independent-contractor classification. The buyer also identifies change-in-control payments, severance, transaction bonuses and obligations to consult or notify employees.

Technology, intellectual property, privacy and cybersecurity

Technology diligence establishes whether the target owns the software, inventions, brands, domain names, databases and content on which its business depends. The review traces assignments from employees and contractors, inbound and outbound licenses, development agreements, open-source components, patent and trademark filings, and any restrictions on transfer or use.

Privacy and security work covers data maps, privacy notices, consent practices, data-processing agreements, retention and deletion rules, cross-border transfers, access controls, vulnerability management, incident response and previous breaches. Buyers request penetration-test summaries, security certifications, incident logs, regulator notices and remediation evidence where available. A breach or weak control environment can create notification costs, regulatory exposure, customer churn and integration work beyond the purchase price.

Regulatory, compliance and environmental, social and governance matters

The target’s licenses, permits and regulated activities are matched to the jurisdictions and products in which it operates. The review includes government inquiries, product safety, advertising, consumer-protection, health and environmental compliance, sanctions and export controls where relevant, anti-bribery controls, privacy obligations and records showing remediation of prior findings.

Environmental diligence can include permits, contamination, hazardous materials, waste, emissions and property investigations. ESG review is tailored to the deal thesis rather than treated as a slogan: the buyer may test workforce policies, supply-chain standards, governance controls, climate disclosures or customer requirements that affect access to markets and financing.

Insurance and risk transfer

Insurance schedules show general liability, professional liability, product liability, workers’ compensation, directors’ and officers’ liability, employment-practices coverage, cyber coverage and property policies. The buyer reviews limits, deductibles, exclusions, claim history, notices of circumstances and whether coverage continues after a change of control.

For claims-made policies, the parties may need extended reporting or “tail” coverage. The purchase agreement should allocate known claims, deductibles and gaps rather than assuming an existing policy will protect the buyer indefinitely.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Operations, separation and integration

Operational diligence tests whether the business can deliver what the forecasts assume. It covers facilities, capacity, equipment, maintenance, inventory, critical suppliers, logistics, quality controls, systems architecture, customer support and dependencies on shared services.

In a carve-out, the buyer maps every service the target receives from the seller—finance, payroll, information technology, branding, procurement and real estate—and identifies transitional service agreements, stranded costs and a separation timetable. The integration plan should specify Day 1 actions, decision rights, communications, data migration, security controls, employee retention and the milestones needed to capture each claimed synergy.

Competition review and control of sensitive information

When the buyer and target compete, or could become competitors, antitrust risk begins during negotiations rather than at closing. Section 7 of the U.S. Clayton Act addresses acquisitions whose effect “may be substantially to lessen competition, or to tend to create a monopoly.” The U.S. Department of Justice and Federal Trade Commission’s 2023 Merger Guidelines discuss concentration, elimination of substantial competition and coordination risks.

The FTC warns that exchanging competitively sensitive information before closing can create unlawful information-sharing or “gun jumping.” A buyer should not use diligence as a way to coordinate prices, output, customers, bids, hiring or strategy with a current or potential competitor.

Practical safeguards

  • Share only information necessary to evaluate the transaction and protect it with a written protocol.
  • Use a clean team of outside advisers or personnel who do not set prices, allocate customers or make competitive decisions.
  • Aggregate, age or redact customer-level, employee-level and forward-looking data when detailed information is unnecessary.
  • Limit downloads, copying and internal dissemination; keep an access log in the data room.
  • Give clear instructions for returning or destroying information if negotiations end, and document compliance.

The FTC’s guidance states that special care is required throughout premerger negotiation, due diligence and integration planning. Antitrust counsel should set the protocol before the first sensitive upload, not after a concern arises.

How a buyer runs diligence from kickoff to closing

  1. Define the thesis and boundaries. State the value drivers, jurisdictions, materiality thresholds, required approvals, likely red flags and the people responsible for each workstream.
  2. Issue a categorized request list. Use a secure, permissioned data room with naming conventions, version control, an index and a question log. Require management to identify missing, draft or superseded documents.
  3. Validate explanations against primary records. Reconcile management presentations to contracts, ledgers, filings, payroll, external registers and customer or supplier evidence. Follow inconsistencies instead of accepting a narrative at face value.
  4. Rank findings. Score each issue by value impact, probability, remediation cost, timing and the buyer’s ability to protect itself contractually. Separate facts that block closing from issues that can be monitored after closing.
  5. Convert findings into deal terms. Use price adjustments, escrow, specific indemnities, representations and warranties, disclosure schedules, covenants, retention packages, consent conditions or termination rights. Require evidence when the seller says an issue has been fixed.
  6. Clear approvals and conditions precedent. Confirm antitrust status, Hart-Scott-Rodino filing requirements where applicable, third-party consents, financing, licenses and every condition listed in the purchase agreement before signing the closing certificate.
  7. Carry unresolved work into Day 1. Give each operational, privacy, compliance and integration item an owner, deadline, budget and escalation path. A risk that is accepted should be documented as accepted, not left ambiguous.

Antitrust filings and the timing of closing

For transactions reportable under the U.S. Hart-Scott-Rodino Act, the FTC describes a 30-day initial waiting period. The period is 15 days for a cash tender offer or a bankruptcy transaction. A second request for information extends the review and prevents closing until the statutory requirements are satisfied. Filing thresholds and applicability change, so parties must check the rules in effect on the deal date for the specific parties and transaction structure.

Other jurisdictions may require notification, approval or a standstill before completion. Regulatory review should be built into the critical path alongside financing, shareholder approvals, foreign-investment review, sector permits and third-party consents. A signed agreement does not necessarily mean the buyer can immediately direct the target’s competitive conduct or integrate operations.

What happens when diligence finds a problem?

Minor or remediable issue

The parties may require a corrective action before closing, add a post-close covenant, set a budget or record the item in the integration plan. Examples include updating a privacy notice, renewing a permit or correcting a contract repository.

Valuation or cash-flow issue

Weak recurring earnings, excess working capital needs, customer concentration or undisclosed debt can lead to a lower price, a revised working-capital peg, a debt-like adjustment or an earn-out tied to verified performance.

Known contingent liability

Litigation, tax exposure, environmental cleanup or a cyber incident may be addressed with a specific indemnity, escrow, insurance, a cap and basket structure, or a seller-funded remediation plan. The agreement should identify the claim, control of defense, notice rules and access to records.

Consent or ownership failure

If a key contract cannot be assigned, an essential license is missing or intellectual-property ownership cannot be proven, the buyer may require consent as a condition to closing, exclude the asset, restructure the transaction or terminate.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Fundamental deal-breaker

Material misrepresentation, an inability to obtain regulatory approval, unacceptable antitrust risk or a business model that does not support the investment thesis can justify walking away. The purchase agreement should preserve that option through conditions, termination rights and accurate disclosure schedules.

How long due diligence takes

There is no reliable cross-industry average duration. Timing depends on transaction complexity, the number of jurisdictions, data quality, the target’s organization, carve-out requirements, third-party consents and regulatory review. A well-indexed data room and responsive management shorten the process; missing records, changing forecasts, unresolved ownership questions and a second antitrust request lengthen it.

Buyers can reduce avoidable delay by agreeing the request list early, using a single issue tracker, setting response deadlines, scheduling specialist interviews and escalating red flags as soon as they are found. Diligence should continue through signing and closing for new information that changes a representation, condition or integration plan.

Closing checklist for the buyer

  • All material documents are in the controlled data room, with final versions identified.
  • Ownership, authority, capitalization and liens have been verified.
  • Quality-of-earnings, debt, cash and working-capital conclusions match the purchase-price mechanics.
  • Tax filings, audits, arrears and usable tax attributes are understood by jurisdiction.
  • Key customers, suppliers, leases, licenses and change-of-control consents are cleared or allocated.
  • Employee, benefits, retention, immigration and labor obligations are reflected in the model and agreement.
  • Intellectual-property chain of title, open-source use, privacy controls and cyber incidents have documented conclusions.
  • Regulatory, environmental, sanctions, insurance and litigation risks have owners and contractual treatment.
  • Antitrust information-sharing safeguards remain in force, and required filings or waiting periods are complete.
  • Day 1, separation and integration actions have named owners, dates and funding.

The result of good diligence is not a claim that the target has no risk. It is a defensible understanding of the risks, evidence that the price reflects them, and enforceable terms that protect the buyer when the parties move from signing to closing and integration.
