The yield curve is a chart of interest rates for debt with different remaining maturities. In the United States, it is usually built from Treasury yields, from very short-term bills through long-term notes and bonds. An upward-sloping curve means longer maturities yield more than shorter ones; a flat curve means yields are similar; an inverted curve means short-term yields are higher.
Investors watch it because the curve compresses market expectations about future interest rates, inflation, economic growth and compensation for holding longer-term debt into one picture. It is useful evidence, not a stand-alone forecast: the maturity pair, the size and persistence of the move, which end of the curve changed, and other economic indicators all determine how much weight to give it.

What the yield curve measures
The Federal Reserve defines the yield curve, also called the term structure of interest rates, as the relationship between a debt security’s remaining time to maturity and its yield. A yield is the annualized return implied by a bond’s price and cash flows, assuming the relevant payment and reinvestment conditions.

To draw a curve, an analyst places maturity on the horizontal axis and yield on the vertical axis. A point at three months shows the market yield for a three-month instrument; a point at 10 years shows the yield for a 10-year instrument. Connecting the points reveals the slope and shape of rates across time.

| Shape | What it means | Common interpretation |
|---|---|---|
| Upward sloping (normal) | Longer maturities yield more than shorter maturities. | Investors generally require additional compensation for time, inflation uncertainty and interest-rate risk, or expect short rates to rise. |
| Flat | Short and long maturities have similar yields. | The market may be between rate regimes, or expectations and term premiums may be offsetting one another. |
| Inverted | Short maturities yield more than longer maturities. | Markets may expect future short-term rates to fall, often because growth or inflation is expected to weaken, although other forces can produce the same shape. |
There is not one universal “yield curve.” A statement about an inversion is incomplete unless it identifies the country, security type, maturities, observation date and construction method. A nominal Treasury par-yield curve is different from a spot curve, a forward curve or an inflation-protected (real) yield curve.
How to read a Treasury curve
Start with the maturity pair
Compare the two maturities that define the question. The New York Federal Reserve’s published recession model uses the 10-year Treasury rate minus the 3-month Treasury rate. A positive result means the 10-year yield is higher; a negative result means that pair is inverted. The widely quoted 10-year-minus-2-year spread is a different market measure and can send a different signal at the same time.
Look at the level, not only the sign
A spread that moves one or two basis points through zero for a day is not equivalent to a broad inversion that persists for months. Examine the full curve rather than a single headline spread: a short section can invert while the rest remains upward sloping, or several maturities can cluster at nearly the same yield.
Identify which end moved
A falling three-month yield can indicate that traders expect the central bank’s policy rate to be reduced. A rising 10-year yield can instead reflect higher expected inflation, stronger growth, greater government borrowing or a larger term premium. The same change in a spread can therefore have very different economic meanings.

How the official U.S. Treasury curve is constructed
The Treasury’s official curve is a modeled par-yield curve rather than a list of prices from one continuously traded security at every maturity. Treasury uses indicative, bid-side quotations for recently auctioned securities supplied by the Federal Reserve Bank of New York at about 3:30 p.m. on each trading day. These are quotations, not necessarily completed transaction prices.
- Quoted security prices are converted into yields.
- Forward rates are bootstrapped from the available securities.
- A monotone-convex interpolation method fills the maturity grid between observed instruments.
- The resulting par yields are published for standard maturities.
Treasury reserves the right to change this methodology. Interpolation means that some points on the published curve are estimates implied by nearby securities, not direct observations of a single bond. When comparing charts, record the publication date and whether the data are Treasury par yields, constant-maturity rates, spot rates, forward rates or another series.
Why investors and policymakers watch it
A market-based view of future policy
The curve is closely watched for clues about the market’s perception of the policy-rate path and the macroeconomic outlook. Short maturities are especially sensitive to the expected path of central-bank policy over the next several meetings. Longer maturities incorporate a much longer sequence of expected short rates plus compensation for bearing duration and other risks.
A compact inflation and growth signal
Long-term yields can rise when investors expect stronger nominal growth or inflation, or when they demand more compensation for holding long-duration assets. They can fall when investors seek safe assets, expect weaker growth or anticipate easier monetary policy. The curve does not identify which explanation is correct by itself; inflation expectations, credit spreads, employment data and lending conditions provide context.

Pricing for households and businesses
Government yields serve as reference rates for many financial markets. Changes in the curve can affect mortgage pricing, corporate borrowing costs, savings products, bond portfolios and the discount rates used to value future cash flows. The pass-through is not one-for-one: lenders add credit, liquidity and operational spreads, and consumer rates may reset on different schedules.
What an inverted curve means
An inversion means that the selected short maturity yields more than the selected long maturity. It often appears after a central bank has raised short-term rates to restrain inflation. If investors then expect weaker growth and future rate cuts, longer-term yields may stop rising or decline while current short rates remain high.
That is a possible channel, not a rule. Forward rates can be understood as expected future short rates plus a term premium. A lower term premium can pull long yields down even without a large change in expected policy rates. Demand for safe assets, regulatory demand for high-quality bonds and global capital flows can also affect the long end.

Historically, certain U.S. inversions have been an important recession warning, but the result depends on the definition and sample. The New York Fed’s model uses the 10-year Treasury rate minus the 3-month rate to estimate the probability of a U.S. recession 12 months ahead. The bank states that these probabilities are a staff research product, not an official forecast of the Federal Reserve or the New York Fed president.

Dallas Fed researchers reported in 2019 that, using their stated definition, every U.S. recession during the previous 60 years had been preceded by a yield-curve inversion, and every significant, sustained inversion except one had been followed by a recession. That statement is tied to the Dallas Fed’s maturity definition and historical sample. It should not be generalized to every country, every maturity pair or every brief move below zero.
The St. Louis Fed summarizes the central qualification: an inverted curve has forecast recession reliably in the past, but the inversion does not cause a recession and a recession need not follow every inversion. Treat the curve as an early-warning indicator whose meaning must be tested against other evidence, not as a mechanical recession timer.

Expected short-term rates
If traders expect policy rates to decline, yields on longer maturities may embed a lower path of future short rates. This can create an inversion even before the central bank begins cutting rates.
Term premium
The term premium is compensation investors require for locking money into a longer maturity instead of repeatedly holding short instruments. It can change with risk appetite, bond supply, inflation uncertainty and demand from institutions. A declining term premium can flatten or invert the curve independently of expected short rates.

Inflation and safe-asset demand
Long yields can fall when investors seek highly liquid, high-quality assets during periods of uncertainty. Conversely, concern about persistent inflation or heavy future bond issuance can raise long yields and steepen the curve.
Credit and lending conditions
Treasury yields contain little direct information about private-borrower default risk. Corporate-bond spreads, bank lending standards and other credit indicators can show whether an apparently calm Treasury market is masking tighter financing conditions.
Which curve measures should an investor compare?
| Measure | Why it is used | Important qualification |
|---|---|---|
| 10-year minus 3-month Treasury | Spread used in the New York Fed recession-probability model. | Its historical evidence and model output apply to this specific definition, not automatically to other pairs. |
| 10-year minus 2-year Treasury | Popular market shorthand for the intermediate-versus-long-term slope. | It is not the same signal as 10-year minus 3-month and may turn at a different time. |
| Full Treasury curve | Shows whether a move is concentrated at one maturity or spread across the curve. | Published points may include interpolated values and should be identified by date and methodology. |
| Corporate-bond spreads | Add information about private-credit stress and compensation for default risk. | They measure credit risk as well as interest-rate expectations, so they are not substitutes for Treasury spreads. |
A practical way to use the curve
- Define the signal. Write down the country, instrument, maturity pair and whether the rate is nominal, real, par, spot or forward.
- Capture the observation date. Rates change continuously, while official end-of-day curves use a specified collection time.
- Measure persistence. Compare the current spread with its recent history and distinguish a one-day crossing from a sustained move.
- Decompose the move. Check whether short yields, long yields or both changed, and consider expected policy, inflation and term-premium explanations.
- Check corroborating data. Review inflation expectations, corporate spreads, lending conditions, employment and growth indicators before drawing a macro conclusion.
- Match the decision to the evidence. Use the curve as one input to duration, cash-allocation and risk decisions rather than as an automatic buy, sell or recession-timing rule.
Limits investors should understand
It is a snapshot, not a promise
Treasury says par-yield and constant-maturity rates reflect past and current market conditions. Future economic and monetary policies cannot be forecast accurately from those rates, so attempts to project future constant-maturity rates from the curve are risky.

Regulation, central-bank asset purchases, pension demand, global savings and the supply of government debt can alter term premiums and the way yields respond to economic news. A relationship that worked in one era may be weaker or slower in another.
Timing is uncertain
Even when an inversion is followed by a downturn, the interval can be long and variable. A curve signal does not tell an investor the precise month to reduce risk, refinance debt or change a portfolio.
Different countries have different signals
The recession evidence cited above concerns U.S. data. A curve in another country reflects that country’s central bank, fiscal position, currency, inflation outlook and financial system. Applying a U.S. maturity rule abroad without adjustment can mislead.
Quick Recap
Key takeaways
- The yield curve plots yields against remaining maturities; its slope and shape summarize market pricing across time.
- An inversion is a relationship between specified maturities, not a universal condition. Always name the pair and date.
- The 10-year-minus-3-month spread is the measure used by the New York Fed’s recession model; the 10-year-minus-2-year spread is a different indicator.
- Inversions have a notable U.S. recession history, including the Dallas Fed’s 2019 finding, but they are associated with recessions rather than causing them.
- Expected short rates and term premiums can move independently, so the same slope may have different causes.
- Use the curve alongside credit spreads, inflation, employment and lending data instead of treating it as a stand-alone trading signal.
