Sequence-of-returns risk is the danger that unusually poor investment returns arrive early in retirement, just as you begin withdrawing money. Selling assets after a decline locks in losses, leaves fewer shares to recover, and can permanently reduce how long the portfolio lasts—even when the portfolio’s long-run average return looks acceptable.
You cannot control the order of market returns, but you can reduce the damage by matching safe assets to near-term spending, making withdrawals flexible, covering essential bills with reliable income, diversifying, and reviewing the plan as conditions change. The familiar 4% rule is a starting assumption, not a guarantee; current Vanguard simulations put a broad 30-year range for many households at roughly 3.5% to 4%, subject to personal circumstances and assumptions.

Why the order of returns matters in retirement
During accumulation, a market loss can be followed by a recovery while new contributions buy additional shares. Retirement reverses that cash flow. You are removing money while the portfolio is fluctuating, so the path of returns matters as much as the average.

If one experiences a bear market in its first few years, the retiree must sell more shares to raise the same cash. Those shares are no longer available to participate in a later recovery. A retiree who experiences the same losses later, after years of growth or after withdrawals have declined, may avoid depletion.

This is called path dependence: two return sequences can have similar long-term averages but produce very different retirement outcomes because withdrawals interact with each year’s market value.
A historical illustration
Vanguard’s illustration compared two hypothetical retirees who each started with $500,000 invested 50% in equities and 50% in bonds. Each withdrew $25,000 annually, increasing the withdrawal for inflation. The retiree who began in 1973 ran out of money 23 years into retirement. The retiree who began in 1974 retained about $300,000 for most of a 35-year retirement, even though the portfolios’ long-term returns without withdrawals were broadly comparable.
The example is not a forecast for an individual. It demonstrates why an average return or a historical “safe” rate cannot, by itself, describe the risk of a retirement plan.
What sequence-of-returns risk can cost
Vanguard Research’s 2020 modeling quantified the difference between favorable and unfavorable return sequences. In that analysis, retirees facing poor sequences were:
- 31% more likely to outlive their wealth.
- 11% lower in retirement income streams when withdrawals were maintained in constant real dollars.
- 37% smaller in bequests.
These are modeled differences, not guarantees. The bear-market analysis used historical U.S. market conditions, a balanced portfolio, a 35-year horizon and withdrawals as the sole income source. It excluded pensions, government benefits, employment income and home equity. Your taxes, inflation, health costs, asset mix and other income can produce a different result.

- You have just retired or are within the first several years of retirement.
- Portfolio withdrawals fund a large share of essential expenses.
- A high proportion of the portfolio is exposed to assets that can fall sharply at the same time.
- Your withdrawal amount is fixed or rises automatically with inflation regardless of market performance.
- You have little cash or high-quality fixed income available for spending after a decline.
- You cannot reduce discretionary spending or add other income if markets fall.
A falling balance alone does not prove that a plan will fail. The warning sign is a combination of early losses, ongoing sales and a withdrawal rate that leaves no room to adapt.

1. Match near-term spending with safer assets
Separate money needed soon from money intended for long-term growth. Vanguard’s bucket approach keeps emergency savings and approximately one year of living expenses in a savings account. It places another couple of years of spending in fixed-income investments such as certificates of deposit, Treasury notes or municipal bonds. Longer-term assets can remain invested for growth.
The purpose is liquidity, not an attempt to predict the next market move. If stocks fall, the cash and short-term fixed-income buckets can fund withdrawals while you wait for a recovery. Refill those buckets later according to a written rebalancing policy rather than selling a depressed asset automatically.
Holding too much in cash has a cost: inflation can erode purchasing power and a very conservative allocation may reduce long-term growth. Set the reserve around your spending needs, other income and ability to tolerate volatility.
2. Use a flexible withdrawal rule
A fixed dollar withdrawal increased every year for inflation offers predictable spending but ignores the portfolio’s condition. A percentage-of-portfolio rule avoids exhausting the account mathematically, yet income can change substantially from year to year.

Dynamic spending combines a floor and a ceiling. You choose the minimum amount needed for your lifestyle and a maximum increase you would accept after strong returns. Each year, the next withdrawal is adjusted according to the current portfolio value and recent results, while staying inside those limits. This allows spending to rise when the plan is ahead and fall modestly when it is behind.

Write the rule before a crisis. Specify the review date, the portfolio value used, the spending floor, the ceiling and the percentage change allowed. A pre-committed rule reduces the chance of making an emotional, all-or-nothing decision during a bear market.
3. Cut discretionary withdrawals after losses
Vanguard’s adaptive analysis found that a reduction in planned withdrawals during the first years after a poor sequence materially improved sustainability. In its illustration, reducing planned income by about 5% during the first five years was approximately enough to eliminate premature depletion in the worst sequences; the same adaptive approach was associated with bequests about 20% larger.
Separate essential expenses from wants and wishes before retirement. Housing, food, utilities, insurance and necessary medical care may be protected, while travel, gifts, upgrades and other discretionary categories can carry the adjustment. A small, defined reduction is easier to implement than an undefined promise to “spend less” later.
4. Diversify and keep a contingency fund
Diversification cannot prevent losses, but it can reduce dependence on one asset or one economic outcome. A mix of stocks, bonds and cash gives the portfolio different sources of return and creates assets that may be available when another segment is depressed. The appropriate allocation depends on your horizon, capacity for loss and required income.
Maintain a separate contingency fund for emergencies such as major repairs, insurance deductibles or unexpected care. Without one, a surprise expense can force an untimely sale from the retirement portfolio and compound a market decline.
5. Cover essential bills with reliable income
Social Security, pensions and annuities are examples of income that can continue when markets fall, subject to each program’s or contract’s rules. Using reliable income for core expenses reduces the amount that must be withdrawn from investments during a downturn.

Withdrawal strategies compared
Each method trades spending stability, depletion risk, flexibility and potential legacy value differently.
| Strategy | Annual spending pattern | Response to a downturn | Flexibility required | Legacy considerations |
|---|---|---|---|---|
| Cash-and-bond bucket | Uses reserved cash and fixed income for near-term bills | Can avoid selling stocks immediately | Requires periodic refilling and rebalancing | Overly conservative reserves can reduce growth |
| Dollar amount plus inflation | Most stable from year to year | Does not automatically adjust for market losses | Low day-to-day flexibility, higher portfolio sensitivity | May leave less capital after a prolonged decline |
| Percentage of portfolio | Changes with the account value | Withdrawals fall when the portfolio falls | High income variability | Reduces mathematical depletion risk but can produce uneven bequests |
| Dynamic spending with floor and ceiling | Moves within pre-set minimum and maximum limits | Allows a measured reduction after poor returns | Requires acceptance of some spending changes | Can preserve more capital when cuts are made early |
The bucket method is primarily a liquidity and behavior tool; it is not a guarantee that the underlying investments will recover. Dynamic spending is a decision framework, not a single universal formula. The best choice is the one you can follow consistently while still meeting essential needs.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. Is the 4% rule still safe?
The “4% rule” is shorthand for withdrawing about 4% of an initial portfolio and then increasing that dollar amount with inflation. It is a planning reference derived from historical assumptions, not a promise that every retiree can spend that amount for every retirement length and asset mix.
Vanguard’s 2026 guidance places a roughly 3.5%–4% withdrawal range as potentially supporting 30 years or more for many households. The range is hypothetical and depends on assumptions about market returns, inflation, asset allocation, fees, taxes, spending behavior and the length of retirement. A retiree with a longer horizon, less reliable outside income or unusually high valuation and inflation risk may need a lower starting rate or more flexibility.
Use a withdrawal rate as a starting point, then reassess it as the plan changes. Review the portfolio value, actual spending, inflation, tax rules, required distributions, health and long-term-care costs, retirement length and other income at least annually and after major life events.

A practical sequence-risk plan
- List essential and discretionary expenses. Identify the minimum annual amount that must be paid and the categories that can be delayed or reduced.
- Inventory dependable income. Document Social Security, pensions, annuities and any employment income, including when each begins and whether it adjusts for inflation.
- Set a reserve target. Keep emergency savings and about one year of living expenses in a savings account, with another couple of years in suitable fixed-income holdings if that fits your plan.
- Choose an allocation. Diversify across stocks, bonds and cash in a mix consistent with your horizon and ability to withstand losses.
- Choose a withdrawal rule. Set a spending floor, ceiling and review schedule, or specify how a percentage rule will be applied.
- Define the bear-market trigger. Decide in advance which discretionary categories will be cut and by how much after a specified portfolio decline or poor-return period.
- Rebalance deliberately. Refill the spending bucket and restore the target allocation according to the policy, rather than reacting to headlines.
- Review annually. Update the plan for portfolio performance, inflation, taxes, required distributions, health expenses, longevity and changes in guaranteed income.
Common mistakes and how to correct them
Assuming the average return is enough
Averages hide the path. Test the plan against bad early years, not only a long-run expected return.
Keeping every dollar in cash
Cash removes market volatility for the reserved amount but exposes long retirements to inflation and lost growth. Hold enough for near-term needs, then invest the remainder according to a diversified plan.
Investing the entire reserve in stocks
A high stock allocation may support growth but can force sales after a fall. A dedicated cash and high-quality fixed-income reserve gives you another source for spending.
Cutting essential care first
Classify expenses before a downturn so reductions target flexible wants before food, housing, insurance and necessary medical costs.
Treating a rule as permanent
Withdrawal rates, tax laws, required distributions, inflation and health costs change. A rule that was reasonable at retirement may need adjustment later.
What the modeled evidence does—and does not—tell you
The historical bear-market analysis is useful for showing the mechanism of sequence risk and the potential value of early spending adjustments. It is not an individualized Monte Carlo result or a guarantee. It assumed U.S. markets, a balanced portfolio, a 35-year retirement and portfolio withdrawals as the sole income source. It did not include pensions, state benefits, work income or housing equity.
Vanguard’s newer withdrawal-rate figures are also simulations, not promises. Taxes, required minimum distributions, inflation, health costs and the availability of particular financial products require current, personalized checking. A qualified financial planner or tax professional can help test the plan under the rules that apply to you.
Bottom line
Sequence-of-returns risk is the possibility that early retirement losses, combined with withdrawals, permanently damage a portfolio’s ability to support you. The strongest defenses are practical: keep near-term spending in cash and high-quality fixed income, diversify the growth portfolio, cover necessities with reliable income where possible, and pre-commit to modest cuts in discretionary spending after poor returns. Revisit the withdrawal rate and the entire plan as your spending, health, taxes, inflation and retirement horizon evolve.
