What Is Portfolio Rebalancing, and How Does It Work?

Portfolio rebalancing is the process of moving your investments back toward a target mix—such as 60% stocks and 40% bonds—after market movements or cash flows change the percentages. It is a risk-management discipline, not a method for predicting the next market move or guaranteeing higher returns.

You normally set a target allocation, check your current percentages, and then use sales, purchases, or new contributions to reduce significant drift. The right schedule depends on your plan, account type, taxes, costs, and ability to follow the rule consistently.

What portfolio rebalancing means

The U.S. Securities and Exchange Commission (SEC) defines rebalancing as “bringing your portfolio back to your original asset allocation mix.” Your asset allocation is the percentage of the portfolio held in broad categories such as stocks, bonds, and cash. A target allocation expresses the level of market risk you intended to take when you built the plan.

Those percentages do not stay fixed on their own. If stocks rise faster than bonds, stocks become a larger share of the account. If stocks fall sharply, bonds or cash may become a larger share. A portfolio that has drifted can expose you to more—or less—risk than your goal, time horizon, and risk tolerance support. Rebalancing brings the exposure closer to the plan; it does not forecast returns or promise to improve performance. The SEC’s beginner’s guide and Vanguard’s rebalancing guidance describe this risk-management purpose.

Rebalancing can also include reviewing the investments inside an asset category. For example, an individual holding may no longer fit the diversification or risk characteristics of the allocation you selected. Changing that holding is a separate investment decision from simply restoring percentages, so check that it still serves the role assigned to it.

How rebalancing works: a practical sequence

  1. Write down the target. Record the intended percentages for each category—for example, 60% stocks and 40% bonds. The target should reflect the purpose of the money, when you expect to need it, and how much loss you could tolerate. Asset allocation and diversification guidance from the SEC explains why those factors matter: Investor.gov’s asset-allocation guide.
  2. Measure the current mix. Add the market value of the relevant holdings, calculate each category’s percentage of the total, and include cash that is part of the investment plan. Use the same category definitions every time so that comparisons are meaningful.
  3. Calculate the drift. Subtract each target percentage from its current percentage. A positive result means the category is overweight; a negative result means it is underweight. Decide in advance whether your rule uses percentage points (for example, five points away from target) or another clearly defined band.
  4. Choose the least disruptive transaction. You can sell part of an overweight category and buy an underweight one, put new money into the underweight category, or combine both. In a taxable account, consider the possible tax and transaction-cost consequences before selling.
  5. Document the result and next review. Save the target, the transactions, and the date of the next review. A written rule helps prevent an emotional response to a single market headline.

The arithmetic is straightforward. Suppose a portfolio started at 60% stocks and 40% bonds and stock gains later made it 80% stocks and 20% bonds. To move toward the original mix, the investor could sell some stocks and buy bonds, add new money to bonds, or use a combination. This is an illustrative example used by the SEC, not a forecast or a recommended allocation.

Four ways to move a portfolio back toward target

Method What you do When it can help Main consideration
Sell overweight, buy underweight Sell enough of the category above target and purchase the category below target. When drift is substantial and the account can absorb trades. A sale can create taxable gains and trading costs.
Direct new contributions Send future deposits to the underweight category instead of splitting them according to the old percentages. When regular savings are large enough to narrow the gap. It may take time to correct a large drift.
Redirect dividends and interest Reinvest distributions in underweight categories rather than automatically reinvesting in the same holding. When the account generates recurring cash flows. Cash flows may be too small to restore the mix quickly.
Use withdrawals or partial rebalancing Where relevant, take withdrawals from an overweight category or trade only part of the gap. When you are already taking money out or want to reduce selling. The portfolio may remain outside the target range; verify that risk is acceptable.

These approaches can be combined. Directing cash flows first may reduce the number of sales, while a partial trade can bring risk closer to target without forcing a complete reset on one date. The SEC and Vanguard present these as practical choices rather than guarantees of a better result.

When should you rebalance?

There is no schedule that is universally correct. The SEC describes six- or 12-month reviews and preset-percentage methods; Vanguard notes that many investors may find an annual review practical and cautions against checking so often that the process becomes burdensome.

Approach Rule Monitoring and trading pattern Trade-off
Calendar-based Review on a recurring timetable, such as every six months or once a year. You monitor on the chosen dates and trade only if the mix needs correction. Simple to follow, but the portfolio can drift between reviews.
Threshold-based Act when a category moves beyond a preset percentage or percentage-point band. You need a way to monitor drift, but you may trade only after the trigger is crossed. Limits drift more directly; frequent market moves can create more monitoring or trades.
Combined Review on a calendar schedule and trade only when drift exceeds the threshold. Fewer checks than continuous monitoring, with a defined action rule. Requires you to choose both a review date and a band.

How a threshold looks in practice

Vanguard illustrates a 70% stock and 30% bond target with a five-percentage-point trigger. If the portfolio reaches 76% stocks and 24% bonds, the six-point stock deviation exceeds the chosen band and prompts a rebalance. The percentages are teaching examples, not a universal setting. A narrower band can keep the mix closer to target but may lead to more trading; a wider band reduces intervention but permits more risk drift.

Set a rule you can actually follow

Choose a frequency and threshold you can apply consistently through rising and falling markets. Reviewing every day can encourage unnecessary activity, while never checking can allow a major change in risk. Put the rule in writing and revisit it when your goal, time horizon, risk tolerance, or financial circumstances change—not merely because a market moved.

Taxes, fees, and account type

In a taxable account, selling an investment that has appreciated may create a tax consequence. The treatment depends on the account, the investment, your jurisdiction, and your circumstances. A tax-advantaged account may have different consequences, but “tax-advantaged” does not mean every transaction is cost-free or that all account rules are the same. Check the rules that apply to you and obtain qualified tax advice for an individual decision.

Trades can also involve commissions, bid-ask spreads, fund expenses, or other transaction costs. The SEC’s July 23, 2025 investor bulletin warns: “These fees may seem small, but over time they can have a major impact on your investment portfolio.” Consider the total cost of the account and the investment products, not just an advertised trading fee. Read the SEC’s fees and expenses bulletin.

Ways to reduce avoidable selling

  • Use new contributions, dividends, and interest to fund underweight categories first.
  • Consider a partial rebalance when a full reset would create unnecessary taxable sales or costs.
  • Where withdrawals are already planned, take them from an overweight category when that fits the account rules and your plan.
  • Compare the tax and cost effect of each transaction before placing an order.
  • Do not let tax avoidance leave the portfolio with a risk level you no longer accept.

These techniques manage friction; they do not eliminate taxes, fees, market risk, or the need to check whether the allocation remains appropriate.

Automated rebalancing: target-date funds and robo-advisers

Target-date funds

A target-date fund generally has a manager handle allocation and rebalancing. Its mix is typically designed to become more conservative as the selected target date approaches. The glide path, holdings, fees, and timing differ by fund, so read the fund’s disclosures rather than assuming every target-date fund follows the same path.

Robo-advisers

A robo-adviser may automate portfolio construction and rebalancing, but providers can use different schedules, drift triggers, tax processes, investments, and fees. Before opening or transferring an account, the SEC recommends asking:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • How often does the service check and rebalance?
  • What percentage drift or other event triggers a change?
  • How are taxable gains and other tax consequences handled?
  • What are the total advisory, fund, trading, and account costs?
  • Does the service support your account type, goals, risk tolerance, and desired allocation?

Automation reduces the effort of monitoring; it does not make an unsuitable target allocation suitable. Compare the service’s rules with your own investment plan. The SEC’s robo-adviser bulletin provides additional questions for evaluating an automated service.

Manual or automated: how to decide

Question Manual process Automated service or fund
Control You select the target, holdings, timing, and transactions. The fund or service applies its stated allocation and rules.
Effort You calculate drift, place trades, and keep records. Monitoring and trades are generally handled for you.
Triggers You choose calendar, threshold, or combined rules. The provider’s published schedule and trigger apply.
Taxes You decide which lots or cash flows to use, subject to account rules. Tax handling varies; confirm what the service actually does.
Costs You still pay product and transaction costs that apply to your account. Review advisory charges plus underlying investment and account expenses.

Neither route is automatically superior. Manual rebalancing may suit someone who can follow a written rule and wants control. Automation may suit someone who values convenience and accepts the service’s allocation, trigger, tax handling, and fees.

Common mistakes and how to correct them

Changing the target after every market move

A target is a plan, not a reaction to recent performance. If your risk tolerance or time horizon has genuinely changed, review the allocation deliberately; do not relabel a short-term market response as a new strategy.

Using an undefined threshold

“Rebalance when it feels too high” is not a rule. Specify the category, the target, the allowed deviation, the review date, and the action you will take when the trigger occurs.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring the whole account

Checking one account in isolation can misstate your overall exposure if the same plan spans several accounts. Decide which accounts belong in the allocation calculation and apply that scope consistently.

Trading too frequently

Constant intervention can add costs and make the process hard to maintain. A workable calendar, threshold, or combined rule is usually easier to execute than ad hoc decisions.

Assuming automation removes responsibility

Review the target, glide path, trigger, tax treatment, and total fees periodically. A service can execute its rules correctly while those rules no longer match your circumstances.

A simple rebalancing checklist

  • Have you written a target percentage for each major asset category?
  • Does the target still fit your goal, time horizon, and risk tolerance?
  • What are the current percentages, measured consistently?
  • Has any category crossed your stated threshold?
  • Can contributions, dividends, interest, or planned withdrawals reduce the gap?
  • What taxes and transaction costs could a sale create?
  • If you use automation, do you know its frequency, trigger, tax handling, and total fees?
  • Have you recorded the decision and the next review date?

Portfolio rebalancing is ultimately a way to keep the risk you chose from being quietly changed by market performance. Use a defined target and a repeatable process, and weigh every trade against taxes, fees, account rules, and the need to stay invested for the purpose of the money.
