The token can carry transfer rules, eligibility checks, payment instructions, and other logic through a smart contract.
For a real-world asset such as property, gold, or artwork, tokenization normally creates a digital claim connected to an off-chain asset held or administered by an issuer, custodian, or other intermediary. It does not automatically make the physical item digital, guarantee that a token holder owns it, or ensure that the token can be sold whenever the holder wants.

What asset tokenization actually represents
A token is a record governed by code and legal documents. What it represents depends on the issuance terms. It might be a security, debt claim, fund interest, commodity entitlement, ownership interest, redemption right, or another contractual claim.
The blockchain records token balances and transfers, but the legal relationship with an off-chain asset is established by the issuer’s terms, custody arrangements, governing law, and redemption process. In some structures, the blockchain is the authoritative ownership register. In others, it is only a secondary record that must be reconciled with a conventional register or legal agreement.

This distinction is central. Owning a token may give you an economic entitlement without giving you title to a building, possession of a gold bar, voting rights in a company, or a direct claim against a custodian. The answer is found in the token’s legal documentation, not in the fact that it uses a blockchain.
How tokenization works on a blockchain
A functioning arrangement connects legal rights, an off-chain asset or liability, software, and operating controls. The process usually follows these stages.
1. Define the asset and legal claim
The issuer first specifies what the token represents and who is entitled to what. Possible claims include a share in a fund, repayment of principal and interest, a right to redeem a quantity of a commodity, or a fractional interest in an entity that owns property. The documents should also address insolvency, disputes, transfers, fees, and changes to the underlying asset.
2. Establish custody or backing
For an off-chain asset, an issuer or intermediary must hold, control, verify, or administer the asset. A custodian may store bullion, a special-purpose entity may own real estate, or a servicer may maintain loan records. The arrangement should specify how existence and quantity are checked, how substitutions are handled, and what happens if the custodian fails.
3. Design the token
The token design sets the total supply, ownership records, transfer restrictions, holder eligibility, redemption terms, and servicing rights. A token can be freely transferable, limited to approved addresses, or restricted by geography, investor status, holding periods, or regulatory requirements. The design also determines whether tokens can be split, merged, paused, frozen, or destroyed.
4. Deploy smart-contract logic
Smart contracts implement the rules. Code may check whether a recipient is eligible, prevent a transfer during a lock-up period, distribute interest, call collateral, update balances after a corporate action, or require delivery and payment to occur together. A contract can automate a rule, but it cannot by itself make an off-chain promise enforceable or verify that a custodian has performed honestly.

5. Mint and distribute tokens
Once the legal and operational controls are in place, tokens are issued on a public, permissioned, or hybrid ledger. Distribution can occur through a regulated intermediary, a private placement, a fund administrator, or another approved channel. Know-your-customer, anti-money-laundering, sanctions, and investor-eligibility checks may be completed before an address is permitted to receive tokens.

6. Transfer and service the asset
The ledger records transfers between permitted holders. During the asset’s life, smart contracts and service providers may handle income payments, collateral movements, redemptions, voting, reporting, or other corporate actions. A programmable ledger can reduce manual reconciliation, but it does not eliminate administrators, custodians, auditors, or legal decision-makers.
7. Redeem, update, or resolve the arrangement
Every credible structure needs an exit and a failure process. Documentation should explain how a holder redeems, how the underlying asset is sold or delivered, how tokens are burned or marked as redeemed, and what happens if the issuer, custodian, oracle, blockchain, or smart contract is unavailable. It should also cover upgrades, legal changes, lost credentials, and disputes over the off-chain asset.
The blockchain architecture: records plus services
The Bank for International Settlements describes tokenization as transforming claims into tokens on a common programmable platform. Its model separates a core layer, which contains information about the tokenized asset and ownership, from a service layer, which contains rules and governance.
The core layer can provide a synchronized record of balances and transfers. The service layer supplies permissions, compliance checks, payment instructions, data feeds, and administrative actions. This combination is why tokenization is more than putting a PDF or a serial number on a blockchain: the token can be programmed to interact with other assets and financial processes.

What can be tokenized?
Tokenization can represent financial and nonfinancial claims. The following examples describe possible structures, not a guarantee that any particular asset is legally or commercially suitable.
| Asset or claim | What a token might represent | Important qualification |
|---|---|---|
| Securities and funds | A share, bond, fund interest, or private-credit claim | Investor rights, transfer restrictions, and securities regulation still apply. |
| Government or corporate debt | Principal and interest obligations recorded on a programmable ledger | The token does not remove issuer default risk or servicing requirements. |
| Real estate | An interest in a property-owning entity, a fund unit, rental income, or another contractual claim | Property title and enforcement depend on the relevant jurisdiction and legal entity. |
| Gold and commodities | A right to a stated quantity held by a custodian, or a cash-settled entitlement | Storage, audits, insurance, redemption, and insolvency treatment must be checked. |
| Art, machinery, and collectibles | Fractional economic interests, beneficial interests, or claims on sale proceeds | Valuation, provenance, physical control, and resale markets can be difficult. |
| Intellectual property and company equity | Royalty rights, licensing income, shares, or other ownership interests | Registration, voting, and enforceability may remain in conventional systems. |
| Liabilities and other financial claims | A programmable representation of an obligation or receivable | Payment priority and legal recourse come from the underlying contract. |
Why institutions use tokenization
Shared records and less reconciliation
Participants can work from a synchronized ledger instead of maintaining as many separate bilateral records. Fewer handoffs may reduce duplicate data entry, reconciliation work, and disputes about which record is current.
Programmable compliance and servicing
Eligibility rules, holding periods, transfer limits, interest payments, collateral calls, and corporate actions can be built into the transaction flow. The IMF identifies embedded compliance and continuous liquidity management as possible capabilities of tokenized finance.
Atomic settlement
With atomic settlement, delivery of one asset and payment for it are linked so that one leg completes only when the other completes. This can reduce settlement exposure and shorten the time that parties wait for finality, provided both legs use compatible infrastructure and the legal system recognizes the result.
Faster processing
Some clearing, settlement, and reporting steps can occur near real time. Faster processing is a potential efficiency, not a promise that every trade will settle instantly; approvals, banking rails, market hours, and legal requirements can still introduce delays.
Fractional access and distribution
Dividing an economic interest into multiple tokens can lower the minimum size of a position or allow more participants to hold portions of a large asset. Fractionalization does not make an asset affordable, legal for every investor, or easy to resell. Demand, regulation, custody, and market infrastructure determine whether the theoretical access becomes practical.

Tokenization does not equal ownership of the physical asset
The IMF’s explanation is direct: physical assets cannot be fully digitalized. Tokenization of a nonfinancial asset is therefore a hybrid of physical and financial technology. A building, bar of gold, or painting remains in the physical world; the token represents a right connected to it.

Before buying or accepting a token, determine:
- Whether you own the asset itself, an interest in an entity that owns it, or only a contractual payment claim.
- Who has the right to redeem, deliver, sell, or substitute the underlying asset.
- Whether the custodian’s records and the blockchain record are legally consistent.
- What happens to your claim if the issuer or custodian becomes insolvent.
- Whether you receive economic rights, voting rights, redemption rights, or none of these beyond a contractual promise.
Example: tokenized gold
Ethereum.org describes a structure in which Paxos translates 400-ounce gold bars into 400 tokens on Ethereum, with each token stated to be backed by one ounce of gold. The example illustrates how a physical quantity can be mapped to a digital supply.
“Backed by” is a description of the structure, not a substitute for due diligence. A holder still needs to examine where the bars are stored, how inventories are audited, how redemption works, whether fees or minimums apply, and how the claim is treated if the issuer or custodian fails. The same questions apply to tokenized property, art, or other commodities.
Issuer-sponsored and third-party tokenized securities
In a 2026 statement, the U.S. Securities and Exchange Commission distinguished issuer-sponsored tokenized securities from securities tokenized by unaffiliated third parties. The distinction helps identify who is responsible for the representation and whether the token is part of the issuer’s official distribution and recordkeeping system.
| Structure | Typical relationship | Questions to ask |
|---|---|---|
| Issuer-sponsored tokenized security | The issuer or its designated agent creates and administers the token as part of the security’s official issuance. | Is the blockchain the authoritative register? Which transfer, voting, dividend, and redemption rights are included? |
| Unaffiliated third-party representation | A separate party creates a token that references or mirrors an existing security. | What contractual claim exists against the third party? Does the token holder receive the underlying security’s economic and voting rights? |
The SEC has warned that token-holder rights may differ materially from the rights of a holder of the underlying security, including economic and voting rights. Reading the offering documents is therefore essential.

Smart-contract and cyber risk
A coding error, compromised key, flawed upgrade, or attack can freeze transfers, misdirect assets, or create incorrect balances. The BIS specifically identifies smart-contract bugs and cyber vulnerabilities as risks.
Oracle and off-chain data risk
Contracts may rely on data about prices, ownership, collateral, identity, or physical inventory. Incorrect, delayed, unavailable, or manipulated data can cause an otherwise functioning contract to take the wrong action.

Custody and backing risk
The physical asset may be missing, encumbered, double-counted, poorly insured, or inaccessible. A token cannot compensate for weak controls at the warehouse, fund administrator, property company, or other intermediary.
Legal and settlement uncertainty
Questions about finality, governing law, priority in insolvency, enforceability of electronic records, and recognition of blockchain transfers vary by jurisdiction. Regulatory treatment also changes; a statement from one country or date should not be generalized worldwide.
Liquidity and market-structure risk
Tokens may trade on a limited number of venues or not trade at all. Fractional ownership and 24-hour availability do not create buyers. Transfer restrictions, investor eligibility, pricing uncertainty, and fragmented platforms can make an exit difficult.
Governance and concentration risk
Someone must control upgrades, emergency pauses, permissions, data feeds, and disputes. Concentration in one platform, custodian, oracle, or administrator can create a single point of failure. The IMF notes that tokenization can shift risk toward companies operating services and market infrastructure, where failures may propagate faster than institutions or supervisors can respond.
Automation can accelerate losses
Instantaneous settlement and automated rules can reduce delay, but they can also spread an error or failure immediately. Recovery may be difficult if transactions are final and the system has no effective pause or reversal process.
How to evaluate a tokenized asset or platform
Use this checklist before treating a token as equivalent to an asset or conventional security:
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
- Identify the legal claim. Read the terms to determine whether the token is equity, debt, a fund interest, a commodity entitlement, a beneficial interest, or only a promise from an intermediary.
- Identify every responsible party. Record the issuer, smart-contract administrator, custodian, registrar, broker, oracle provider, and servicer.
- Locate the authoritative ownership record. Confirm whether the blockchain, an off-chain register, or both determine who owns and can transfer the claim.
- Verify the underlying asset. Look for custody arrangements, audits, valuation methods, insurance, liens, segregation, and procedures for substitutions.
- Check eligibility and transfer rules. Determine who may hold the token, which jurisdictions are excluded, whether addresses must be approved, and whether a secondary transfer is permitted.
- Understand cash flows and corporate actions. Check how income, interest, voting, redemptions, collateral calls, and tax documents are delivered.
- Test the exit path on paper. Find the redemption deadline, fees, minimum size, delivery method, settlement currency, and steps required if the platform is offline.
- Read the failure provisions. Look for insolvency treatment, lost-key procedures, smart-contract upgrades, oracle outages, chain forks, disputes, and emergency pauses.
- Assess interoperability. A token may be locked to one venue. Confirm whether it can move to another approved wallet or platform and who bears the migration cost.
- Separate technical capability from legal enforceability. A feature demonstrated in code is not necessarily a right recognized by a court or regulator.
Questions a tokenization project must answer
A credible project should be able to explain what is being tokenized, why a blockchain is needed, how supply matches the underlying claim, and which party is accountable for each operational step. It should publish clear terms for custody, verification, transfers, income, redemption, upgrades, and insolvency rather than relying on marketing language such as “backed” or “instant liquidity.”
For investors and other users, the practical decision is not simply whether a token exists. It is whether the legal claim, controls, infrastructure, and exit process are strong enough for the particular asset and jurisdiction. Tokenization can make records and transactions more programmable, but it does not remove credit, market, custody, legal, or operational risk.
