An NBFC (Non-Banking Financial Company) is an RBI-regulated company whose principal business is financial activity—such as lending, investing, leasing, factoring, infrastructure finance or microfinance—without being a bank. It can look bank-like to a borrower because it provides loans and other finance, but it follows a different legal, funding and consumer-protection framework.

What does NBFC mean?

NBFC stands for Non-Banking Financial Company. In India, the Department of Financial Services describes an NBFC as a company engaged in loans and advances and in acquiring shares, stocks, bonds, debentures, and securities issued by the Government or a local authority. The Reserve Bank of India (RBI) regulates NBFCs under the applicable provisions of the Reserve Bank of India Act and its directions.

The word “non-banking” does not mean that the company is outside financial regulation. It means the company is not a bank, even though its activities may resemble banking. The Government of India summarizes that resemblance this way: “NBFCs lend and make investments and hence their activities are akin to that of banks.”

An NBFC may focus on consumer loans, vehicle finance, housing or property finance, small-business credit, leasing, receivables financing, infrastructure lending, microfinance or investment in securities. The business model depends on the company’s RBI category, permitted activities, funding sources and risk controls.

How the RBI decides whether a company’s principal business is financial

Not every company that makes an occasional loan or owns investments is an NBFC. RBI’s principal-business test uses both sides of the balance sheet:

  • Financial assets must be more than 50% of total assets.
  • Income from financial assets must be more than 50% of gross income.

Both conditions matter. A company that holds a large investment portfolio but earns most of its income from manufacturing, retail or another non-financial activity may not meet the test. Conversely, a business that makes some loans but does not cross the asset and income thresholds is not automatically an NBFC.

A company conducting lending, investment or deposit-taking as its principal business without the required RBI registration can face penalties, fines or prosecution. That is why a borrower should distinguish an RBI-registered NBFC from an unregulated lender that merely uses finance-related language in its marketing.

How NBFCs make money

An NBFC’s basic economics are straightforward: it raises or receives funds, deploys those funds into loans or investments, collects revenue, and retains what remains after funding costs, operating expenses and credit losses. The largest revenue source for a lending-focused NBFC is normally the interest and finance charges on its loan book.

Interest and finance charges on loans

NBFCs originate loans for consumers, small businesses, vehicle buyers, property borrowers and other customers. A loan may carry a stated interest rate, processing or documentation charges, late-payment charges where permitted, and other contractually disclosed fees. Together, these amounts produce the company’s lending revenue.

The important profitability measure is the spread between the yield on the loan portfolio and the cost of the money used to fund it. For example, if an NBFC funds loans with bank borrowings, bonds or other liabilities, the interest it pays on those sources reduces the amount left from borrower interest. The spread is not the final profit: staff, technology, collections, branch operations, compliance, taxes and expected credit losses also have to be paid.

Income from investments

Permitted NBFC activities can include acquiring shares, bonds, debentures and government or local-authority securities. Investment income can arise from interest, dividends, realized gains or mark-to-market changes, subject to the relevant accounting and prudential rules.

Investment income can diversify a lender’s revenue, but it also introduces market, interest-rate and concentration risks. A gain caused by a change in a security’s market value is not the same as recurring cash income from a performing loan, so analysts examine the composition and quality of each revenue source.

Specialist finance fees and spreads

Different NBFC models earn money in different ways:

  • Leasing and hire-purchase companies: collect finance charges over an asset-finance contract. The customer pays over time while the company prices in funding, operating and credit risks.
  • Factoring companies: purchase or finance receivables at a discount or charge a service spread. Their return depends on the quality and payment timing of the underlying invoices.
  • Infrastructure-finance companies: earn lending income from long-term projects. Longer maturities can produce a different risk and funding profile from short-term consumer credit.
  • Microfinance NBFCs: earn interest and permitted fees on qualifying small loans while complying with the rules for microfinance assets and borrower protections.

From revenue to net profit

RBI’s prudential framework requires regulated NBFCs to recognize income appropriately, classify assets and make provisions for bad or doubtful debts. A useful way to view the income statement is:

Loan, investment and specialist-finance revenue − funding costs − staff and technology costs − other operating expenses − credit losses and provisions = profit.

This explains why a fast-growing loan book does not automatically mean a healthy NBFC. Growth can increase interest revenue while also increasing borrowing needs, collection costs and the eventual cost of defaults. The quality, pricing and diversification of the assets matter as much as their total size.

NBFCs versus banks: the differences that matter

An NBFC may approve a loan, collect installments and assess credit risk much like a bank. The legal distinctions are nevertheless important for anyone depositing money, making payments or evaluating safety.

Feature NBFC Bank
Core activity Financial companies engaged principally in lending, investment or specialist finance, subject to their RBI category Banking business, including deposit-taking and payment services under banking law
Demand deposits Cannot accept demand deposits Can accept demand deposits through current and savings accounts, subject to banking rules
Payment and settlement system Does not form part of the payment and settlement system in the manner of banks Participates in the banking payment and settlement framework
Cheques drawn on the institution Cannot issue cheques drawn on itself Can issue cheques drawn on bank accounts
Deposit insurance Depositors do not receive DICGC deposit insurance in the same manner as bank depositors Eligible bank deposits receive DICGC protection subject to the applicable scheme, limits and conditions
Typical specialization Vehicle, consumer, property, small-business, infrastructure, leasing, factoring, investment or microfinance finance Broad deposit, payment, lending and other banking services

“Regulated” and “insured” are not interchangeable. RBI supervision establishes a regulatory framework, but it does not turn an NBFC deposit into a bank deposit or guarantee that every loan or investment will be repaid.

Main types of NBFC

RBI categories reflect an NBFC’s main activity, asset mix and applicable conditions. The following categories are examples identified in RBI’s handbook.

Category Primary focus Illustrative qualifying threshold or feature
NBFC-ICC (Investment and Credit Company) Investment and credit activities, including a broad lending and investment portfolio Operates under the conditions applicable to the investment-and-credit category
NBFC-MFI (Microfinance Institution) Small, qualifying microfinance loans At least 85% of assets must be qualifying assets
NBFC-IFC (Infrastructure Finance Company) Long-term lending to infrastructure projects At least 75% of total assets deployed toward infrastructure lending
NBFC-CIC (Core Investment Company) Holding investments in group companies rather than operating as a general lender At least 90% of net assets in group-company investments, with 60% in equity shares

These labels are not interchangeable product descriptions. A microfinance institution is judged by qualifying-asset and borrower rules, while an infrastructure-finance company is judged by where its assets are deployed and the nature of the projects it finances. Net-owned-fund requirements, capital rules, governance standards and reporting obligations can also differ by category.

How an NBFC-MFI works

An NBFC-MFI is a non-deposit-taking NBFC with at least 85% of its assets in qualifying microfinance assets. RBI’s microfinance framework also addresses income eligibility, loan-size ceilings, a ceiling on a borrower’s total indebtedness, collateral-free lending and the choice of installment schedules.

The qualifying-asset test is designed to keep the institution focused on the intended type of small-loan activity rather than allowing a company to use the label while mainly pursuing unrelated investments. The borrower-level limits and repayment provisions are intended to reduce over-indebtedness and make the repayment obligation more predictable.

For a customer, the practical questions are whether the lender is registered, whether the loan qualifies as microfinance under the current RBI definition, what the total cost of credit is, how often installments are due, and whether the borrower already owes money to other lenders. Rules and thresholds can change, so current RBI directions should be checked for a compliance-sensitive decision.

Where NBFC funding comes from

To lend, an NBFC needs funding. Depending on its permissions and business model, it may use retained earnings, bank or institutional borrowings, bonds and other market-based liabilities, securitization or assignment of receivables, and permitted public deposits. The exact mix affects both profitability and risk.

Shorter-term funding matched against longer-term loans can create refinancing and liquidity pressure. A rise in borrowing rates can compress the spread if loan pricing cannot adjust quickly. A lender with concentrated funding, a large share of a single asset class or weak access to replacement funding is more exposed when markets tighten.

Borrowers do not need to calculate every funding ratio, but they should understand that the interest rate on a loan reflects more than the lender’s administrative cost. It also prices the lender’s own funding, expected defaults, capital requirements, operating model and target return.

Are NBFCs safe and regulated?

RBI regulation provides rules for registration, governance, capital, income recognition, asset classification, provisioning and other prudential matters. Those controls are meaningful, but they do not eliminate business failure, borrower default, fraud or market risk.

Safety depends on what you are doing with the NBFC:

  • As a borrower: focus on the total annualized cost, fees, collateral, foreclosure terms, collection practices and the lender’s registration status.
  • As a depositor: confirm that the NBFC is authorized to accept public deposits, read the maturity and repayment terms, and remember that NBFC deposits do not have DICGC insurance in the same manner as bank deposits.
  • As an investor in a security issued by an NBFC: assess the instrument’s seniority, credit rating, maturity, liquidity and the issuer’s financial disclosures. A rating is an opinion of credit risk, not a repayment guarantee.

Check the current RBI list and directions before relying on a company’s claim that it is regulated. Registration status, permitted activities and category-specific conditions are regulatory facts, not details that should be inferred from a logo, loan app or agent’s statement.

How to evaluate an NBFC loan

  1. Verify the lender. Look for the legal company name and confirm that it is an RBI-registered NBFC or an authorized bank partner where the product is offered through another platform.
  2. Calculate the full cost. Add interest, processing fees, insurance charges, documentation fees, late charges and any mandatory service cost. Compare the annualized cost rather than only the advertised monthly installment.
  3. Read the repayment mechanics. Check the installment frequency, due date, prepayment or foreclosure charge, grace period, security requirement and consequences of missed payments.
  4. Match the term to the asset or cash flow. A long-tenure loan can lower the installment while increasing total interest. A short-term loan may be cheaper overall but harder to service.
  5. Check affordability and total debt. Include credit-card balances, other NBFC loans, bank loans and informal obligations before accepting a new facility.
  6. Keep records. Save the sanction letter, key-fact statement, repayment schedule, receipts and every complaint reference. These documents are useful if the account is transferred or a collection dispute arises.

Common misconceptions

“An NBFC is just a bank with a different name.”

No. Both may lend, but an NBFC cannot accept demand deposits, does not operate as a bank in the payment and settlement system, cannot issue cheques drawn on itself and does not provide the same DICGC deposit-insurance treatment.

“RBI regulation guarantees my return.”

No. Regulation imposes supervisory and prudential requirements. It does not guarantee that a deposit, bond, loan investment or other obligation will be repaid in every circumstance.

“Every finance company is an NBFC.”

No. The principal-business test requires financial assets above 50% of total assets and income from financial assets above 50% of gross income, in addition to the applicable registration and regulatory conditions.

“A lower monthly payment means a cheaper loan.”

No. The installment can be lower because the term is longer, while total interest and fees are higher. Compare the complete repayment amount and annualized cost.

What to remember

  • An NBFC is a company whose principal business is regulated financial activity, not a bank.
  • Its core earnings usually come from loan interest and finance charges, supplemented by investment income and specialist-finance fees.
  • Profit is what remains after funding costs, operating expenses, credit losses and provisions.
  • NBFCs cannot accept demand deposits, participate as banks in payment settlement, issue cheques on themselves or provide bank-style DICGC deposit insurance.
  • RBI categories such as NBFC-ICC, NBFC-MFI, NBFC-IFC and NBFC-CIC impose different activity and asset requirements.
  • Registration and regulation improve accountability, but they do not remove credit, liquidity or investment risk.
