Many microcaptives elect the U.S. Internal Revenue Code section 831(b) tax treatment, under which a qualifying small nonlife insurer generally excludes premiums from taxable income and is taxed mainly on investment income. That election is not a tax exemption, and it does not by itself prove that the arrangement is genuine insurance. The policies, pricing, risk distribution, capitalization, governance, and claims activity must all support an insurance business.
The rules are U.S. federal rules and can change by tax year. Treasury and the Internal Revenue Service finalized microcaptive reportable-transaction regulations effective January 14, 2025, so some participants and advisers now face disclosure duties in addition to ordinary insurance and tax compliance.

What a microcaptive is
A captive insurance company is an insurer owned by, controlled by, or closely connected to the businesses it insures. A microcaptive is generally a smaller captive that qualifies, or seeks to qualify, for the section 831(b) election. The insured may be one operating company, several entities under common ownership, or a group arrangement in which risks are pooled.

It may issue policies directly or reinsure policies issued by an intermediary. The fact that the owners also own the insured businesses creates a related-party setting, so the arrangement has to operate like insurance rather than like a reserve account, loan, dividend, or tax-transfer device.

The Government Accountability Office describes offshore microcaptives as small insurers owned by the businesses they insure and identifies risk distribution as one consideration courts have examined when deciding whether an arrangement is insurance. That description is not a conclusion that every offshore or domestic captive is abusive.
How the structure works from risk to claim
A functioning microcaptive follows a sequence similar to other insurers, although the parties and scale are different. The legal documents matter, but actual conduct matters just as much.
| Stage | What happens | Evidence a business should expect |
|---|---|---|
| Risk assessment | The operating businesses identify property, liability, cyber, business-interruption, supply-chain, or other risks that commercial policies leave out or cover poorly. | Loss history, exposure data, policy-gap analysis, and a written rationale for the limits and exclusions. |
| Formation and capitalization | An insurer is incorporated or acquired in a selected jurisdiction and funded with capital appropriate to its obligations. | Formation documents, ownership records, capital evidence, licensing or registration, and governance minutes. |
| Underwriting and pricing | The captive sets terms, limits, deductibles, exclusions, and premiums using exposure information and actuarial or other analytical support. | Underwriting files, pricing assumptions, applications, policy wording, and approval records. |
| Policy issuance or reinsurance | The captive issues contracts to related insureds or accepts reinsurance from an intermediary. | Executed policies, certificates, reinsurance agreements, and proof that coverage was offered and accepted. |
| Premium collection and investment | Insured companies pay premiums; the captive holds and invests assets while reserving for claims and expenses. | Invoices, bank records, investment policy, reserves, and financial statements. |
| Claims administration | Covered losses are reported, investigated, adjusted, approved, and paid under the policy terms. | Notice of loss, adjuster or administrator files, payment records, denials with reasons, and reserve updates. |
| Renewal and monitoring | Coverage, pricing, capital, and claims experience are reviewed each year. | Renewal underwriting, updated exposure data, board minutes, and evidence that terms change when risk changes. |
In a group captive, risk may be distributed among multiple insured entities. Distribution can help an arrangement resemble insurance, but no particular number of participants or policies is an automatic safe harbor. The IRS has warned that the way contracts are interpreted, administered, and applied in abusive arrangements can depart from arm’s-length transactions, actuarial standards, and sound business practices.
What the section 831(b) election changes
Section 831(b) offers an alternative federal tax regime for certain qualifying small nonlife insurance companies. If the company meets the statutory requirements and makes the election, premiums are generally excluded from taxable income and the company is generally taxed on its investment income instead. The election is therefore a tax-computation choice for an eligible insurer, not a blanket exemption from tax.

Eligibility includes a premium threshold and diversification requirements, among other statutory conditions. The premium ceiling and some tests are year-sensitive; the applicable amount must be checked for the specific tax year in the current Internal Revenue Code and IRS guidance. A business should not rely on an old dollar figure copied from an earlier article or promotion.
Section 831(b) and insurance status are separate questions:
- Election question: Does the company satisfy the statutory conditions and properly elect the alternative tax treatment?
- Insurance question: Is there risk shifting and risk distribution under commercially meaningful contracts, with real underwriting, premiums, and claims obligations?
- Compliance question: Are tax returns, regulatory filings, books, disclosures, and transactions handled as required?
The IRS states that an 831(b) election does not exempt an arrangement from the general federal standards for insurance. An actuarial report, a paid claim, or coverage for a familiar insurance risk is not conclusive by itself. The facts and the parties’ conduct must be evaluated together.

- Risk transfer: The insured faces a real possibility of loss and the captive assumes that risk rather than merely holding the insured’s money.
- Risk distribution: The pool of independent or related exposures is broad enough that the arrangement functions as insurance rather than a one-company reserve.
- Commercially meaningful terms: Limits, exclusions, deductibles, conditions, and premiums make sense for the exposures and are applied consistently.
- Arm’s-length pricing: Premiums are supported by credible exposure data and methods, not selected solely to reach a desired tax result.
- Claims administration: Claims are investigated and paid or denied under the written contracts, including claims that are inconvenient or expensive.
- Financial capacity: Capital, reserves, liquidity, and reinsurance are adequate for the risks accepted.
- Independent governance: Directors and managers meet, document decisions, monitor conflicts, and oversee the insurer as an insurance company.
These factors are indicators, not a checklist that substitutes for legal analysis. A policy can look familiar and still fail to transfer meaningful risk; conversely, a specialized policy can be valid when its terms and administration are commercially credible.
The 2025 microcaptive reportable-transaction rules
Treasury and the IRS published final regulations in T.D. 10029 on January 14, 2025. The rules identify specified section 831(b) captive arrangements as either listed transactions or transactions of interest. The final rule is published in Internal Revenue Bulletin 2025-09, and the Federal Register notice is available at 90 FR 3534.
Listed-transaction tests
The listed-transaction analysis includes a financing factor and a loss-ratio factor, calculated over the periods and using the definitions in the regulation. In its explanation, the IRS notes that a captive loss ratio of 30 percent or more for the relevant listed-transaction computation period, or failure to meet the financing factor, means the arrangement is not identified as a listed transaction under that particular test. That sentence does not make the arrangement automatically acceptable, and it does not eliminate other regulatory tests or ordinary insurance-law and tax-law requirements.
Because the formula depends on details such as which premiums, claims, loans, and periods are included, a 30 percent figure should not be applied from a summary or spreadsheet without reviewing the regulation and the captive’s facts.

Transactions of interest
The regulations also identify other specified arrangements as transactions of interest. They use separate tests, including a different loss-ratio threshold and computation period. A transaction can therefore fall outside one listed-transaction test yet still require analysis under the transactions-of-interest rules or other reportable-transaction provisions.
Who may have to disclose
Participants and material advisers in covered transactions may have to file disclosures. The IRS explains that Form 8886 generally attaches to the tax return for each relevant participation year, and a copy may also be due to the Office of Tax Shelter Analysis. Reporting exceptions and transition provisions exist. A taxpayer should read the current regulation and obtain advice based on its participation dates, ownership, policies, premiums, claims, and advisory role.

The IRS’s abusive tax shelters and transactions guidance describes arrangements that lack the attributes of genuine insurance. The GAO’s July 30, 2020 report, GAO-20-589, discusses improper deduction claims and inadequate risk distribution as compliance concerns in some offshore microcaptive structures.

Microcaptive versus commercial insurance
A captive is not automatically cheaper or better. The choice depends on the business’s risk profile, capital, management capacity, and willingness to operate an insurer.
| Issue | Microcaptive | Commercial policy |
|---|---|---|
| Control of terms | The owner can design specialized limits, exclusions, deductibles, and renewal terms, subject to applicable law. | Terms are set by the carrier and negotiated within its underwriting guidelines. |
| Risk bearing | The owner group bears underwriting and claims volatility through the captive’s capital and reserves. | The carrier bears covered risk in exchange for premium, subject to exclusions and limits. |
| Risk distribution | May require pooling among entities or other credible distribution; related-party concentration is a central issue. | The carrier ordinarily distributes risk across a broad book of policyholders. |
| Administration | Requires governance, underwriting, claims handling, accounting, regulatory work, and often reinsurance. | Most insurer administration is handled by the carrier, although the insured still must report and document claims. |
| Tax treatment | An eligible company may elect section 831(b), subject to statutory conditions and separate insurance analysis. | Premiums and deductions follow the ordinary tax treatment for the insured and carrier. |
| Capital and liquidity | Capital is committed to the insurer and may be needed when losses occur. | The insured generally pays premium and retains deductibles or uninsured losses rather than capitalizing an insurer. |
Any comparison should use the actual coverage, exclusions, premium methodology, expected claims, capital requirements, reinsurance, governance costs, and tax consequences. Comparing only the premium invoice can produce a misleading result.
A due-diligence checklist before forming or joining one
- Define the business problem. Identify uncovered or volatile risks and explain why existing commercial coverage, deductibles, or risk controls do not address them.
- Model exposures and losses. Assemble several years of credible loss data, current asset and revenue values, contracts, locations, and operational changes.
- Test pricing independently. Ask how premiums, limits, deductibles, and reserves were derived, what assumptions were used, and how results change under adverse scenarios.
- Review the legal structure. Confirm ownership, licensing, domicile, policy issuance or reinsurance arrangements, capital rules, and related-party transactions.
- Set claims procedures before a loss. Document notice, investigation, authority levels, reserving, payment, denial, appeal, and record-retention processes.
- Plan governance and reporting. Schedule board meetings, maintain minutes, prepare financial statements, file tax and regulatory returns, and identify who monitors reportable-transaction rules.
- Check section 831(b) eligibility for each year. Verify the applicable premium threshold, diversification tests, election mechanics, and any changes in ownership or business activity.
- Obtain independent advice. Use tax counsel and insurance professionals who are independent enough to challenge the structure. Their involvement supports analysis but does not guarantee favorable tax treatment.
Costs, capital, and practical trade-offs
A microcaptive requires more than the cost of issuing a policy. The owner may incur formation and licensing expenses, actuarial or analytical work, administration, audit and accounting fees, claims-management costs, legal advice, reinsurance premiums, regulatory filings, and the opportunity cost of capital held for claims. These amounts vary by jurisdiction, risk, structure, and service model, so no universal cost figure can be inferred.
What’s actually slowing this PC down?
Pick the symptom - the matching free tool is one click away.
Capital also has a timing dimension. Investment income may accumulate during favorable years, but a severe insured loss can require prompt liquidity. An arrangement that cannot pay a plausible claim, or that expects the parent to quietly fund every loss without a documented obligation, needs scrutiny.
What to do if a structure may be reportable
Do not wait for an audit notice. Preserve policies, underwriting files, exposure data, claims records, financing documents, ownership charts, board minutes, premium invoices, and tax workpapers. Ask counsel to determine whether the arrangement is a listed transaction, a transaction of interest, or outside those categories, and whether Form 8886 or another disclosure is required for each participant or adviser. The filing analysis should use the regulation effective January 14, 2025 and the taxpayer’s actual years of participation.
The IRS announced a microcaptive settlement offer in 2019, but that announcement is historical and does not establish that the offer remains available or reflects current IRS procedures. It should not be treated as a current resolution path.
Bottom line
A microcaptive is a small, related-party insurer that may use section 831(b) to change how federal income is calculated. Its legitimacy depends on real risk transfer and distribution, commercially credible policies and pricing, adequate capital, independent governance, and genuine claims administration. Since January 14, 2025, specified arrangements can also carry reportable-transaction disclosure duties. Treat the election, insurance qualification, and reporting analysis as separate decisions and have qualified professionals review the facts for the relevant tax year.
