What Happens to Mortgage Rates When Government Borrowing Rises?

When U.S. government borrowing is expected to increase, it can put upward pressure on long-term Treasury yields and, through agency mortgage-backed securities (MBS), on mortgage rates. The effect is neither automatic nor one-for-one. Inflation and growth expectations, Federal Reserve policy, investor demand, MBS-to-Treasury spreads, lender funding costs and the type of mortgage you seek can offset or amplify the pressure. A change in federal debt therefore does not translate into a fixed change in an individual borrower’s quote.

The short answer

The federal government finances deficits by issuing Treasury securities. If investors expect substantially more issuance, they may demand more compensation for holding long-term debt. That compensation appears in Treasury yields through the term premium, while expectations for future inflation, economic growth and short-term Federal Reserve rates affect yields as well.

Mortgage lenders do not price loans from a Treasury yield alone. They commonly fund and hedge 30-year fixed mortgages through the agency-MBS market. MBS yields are an important input to mortgage pricing, but the spread between MBS and Treasuries, lender expenses, servicing value, credit and liquidity conditions, prepayment risk and profit margins all matter. As a result, borrowing can raise mortgage rates, leave them little changed or even coincide with lower mortgage rates when other forces dominate.

A basis point (bp) is one-hundredth of a percentage point. Thus, 25 basis points equals 0.25 percentage point. Estimates stated in basis points below describe a particular interest-rate outcome and should not be read as a forecast for a 30-year mortgage quote.

How higher borrowing can reach a mortgage rate

1. Expected debt changes the market for long-term Treasuries

Investors price the amount of Treasury debt they expect to be issued, not merely the debt already outstanding. An anticipated increase in debt-to-GDP can mean a larger future supply of duration that private investors must hold. They may require a higher term premium, the extra return for committing money to a longer maturity instead of repeatedly investing in short-term securities.

Borrowing expectations also change forecasts for inflation, economic growth and future short-term interest rates. A debt-financed fiscal expansion might strengthen demand and raise inflation expectations, pushing yields higher. In another setting, weak growth or a recession could lead investors to expect lower Federal Reserve policy rates and seek safe Treasury assets, pulling yields down even while deficits rise. The direction depends on the mix of these forces.

2. Treasury yields influence, but do not determine, MBS yields

Agency MBS package qualifying residential mortgages and pass their cash flows to investors. Their yields generally move with comparable-maturity Treasury yields, but investors also demand compensation for prepayments, liquidity and other risks. The difference between an MBS yield and a Treasury yield is the MBS spread.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If a higher Treasury yield is accompanied by a stable MBS spread, MBS yields may rise by a similar amount. If MBS spreads widen, mortgage rates can rise more than Treasuries. If spreads tighten because investors strongly want agency MBS, mortgage rates may rise less or not at all. A Treasury rally can likewise fail to produce a comparable mortgage-rate decline if MBS spreads widen at the same time.

3. Lenders convert market pricing into a consumer quote

A lender’s rate sheet incorporates the MBS price available for the loan’s characteristics, the value of servicing the loan, warehouse or other funding costs, expected hedging costs, compliance and operating expenses, credit and capacity conditions, and the lender’s margin. Borrower-specific factors then determine the final offer: credit score, loan-to-value ratio, occupancy, property type, loan size, points, term and whether the loan is conforming, government-backed or jumbo.

This final layer explains why two borrowers can receive different rates on the same day and why a lender’s advertised rate can move differently from a Treasury benchmark.

What the Federal Reserve evidence actually estimates

The following findings measure different fiscal variables and different rate outcomes. They are not interchangeable and should not be averaged into a single “debt-to-mortgage” multiplier.

Source and date Fiscal variable Measured outcome Reported result How to interpret it
Federal Reserve Board FEDS paper by Abhik Bhatt, Anthony M. Diercks, Benjamin Eyal and Arsenios Skaperdas (May 2026; page updated August 31, 2026) 1 percentage-point increase in expected U.S. debt-to-GDP Longer-run neutral rate and 10-year Treasury term premium About 1–2 bp higher neutral rate and about 2–3 bp higher term premium Natural-experiment estimate for those components, not a mortgage-rate forecast; the authors call the work preliminary.
Thomas Laubach, Federal Reserve Board FEDS (August 2008) 1 percentage-point increase in projected deficit-to-GDP Long-term interest rates Roughly 25 bp higher Historical projection-regression estimate using long-horizon Congressional Budget Office and Office of Management and Budget projections; it uses a different fiscal measure and method from the 2026 paper.
Wayne Passmore, Shane M. Sherlund and Gillian Burgess, Federal Reserve Board FEDS (January 2005) Funding advantage associated with housing government-sponsored enterprises Jumbo–conforming mortgage-rate spread About 7 bp of a 15–18 bp spread in the April 1997–May 2003 MIRS sample Historical, sample-specific evidence about mortgage-market structure, not a current spread estimate.
Diana Hancock and Wayne Passmore, Federal Reserve Board FEDS (February 2014) Federal Reserve large-scale purchases of Treasuries and agency MBS MBS yields and U.S. mortgage rates Purchases lowered MBS yields and mortgage rates beyond changes explained by market expectations alone Historical evidence about asset purchases; it does not provide a current policy forecast or a debt-to-rate coefficient.

Why the 2026 and 2008 figures cannot be combined

The 2026 estimate asks how an exogenous change in expected debt-to-GDP affected the longer-run neutral rate and the 10-year term premium. The 2008 estimate relates projected deficit-to-GDP to long-term interest rates using a different model and information set. One concerns a component of rates; the other concerns a broader long-term-rate measure. Applying either number directly to a mortgage would silently change the fiscal variable, the maturity, the market and the outcome being measured.

What happened in the market snapshot through July 2026?

The Federal Reserve’s July 2026 Monetary Policy Report says 10-year nominal Treasury yields rose about 35 basis points from the beginning of 2026 through its July 2 market snapshot. Over the same period, agency MBS yields rose modestly and their spreads over Treasury rates were little changed on net.

“Yields on agency mortgage-backed securities—an important factor in the setting of home mortgage interest rates—rose modestly and recorded spreads over Treasury security rates that were little changed, on net, since the start of the year.”

This is a description of market movements, not proof that government borrowing caused them. The report does not isolate the contribution of federal issuance from inflation, growth, monetary-policy expectations or other investor flows. It does, however, illustrate why a 35-basis-point Treasury move does not automatically produce a 35-basis-point mortgage move.

Forces that can offset or amplify borrowing pressure

Inflation and economic growth

If investors believe additional borrowing will keep demand and inflation higher, they may price a higher path for short-term rates and a larger term premium. If borrowing occurs during a downturn and is accompanied by a flight to safety, Treasury demand can rise and yields can fall. The same fiscal announcement can therefore have different rate effects at different points in the business cycle.

Federal Reserve policy expectations

Markets react to expected policy, not only to the current federal funds rate. Expectations of future rate cuts can pull down the front end and longer maturities, while expectations of tighter policy can lift them. Federal Reserve purchases of Treasury and agency MBS securities have historically reduced MBS yields and mortgage rates through portfolio rebalancing, according to the 2014 FEDS analysis. That historical result shows a countervailing channel; it is not evidence that any particular current purchase program will occur.

Investor demand and market liquidity

Pension funds, banks, insurers, foreign official institutions and households all affect demand for Treasuries and MBS. A surge in demand for safe, liquid assets can absorb new Treasury supply. Conversely, dealers with limited balance-sheet capacity or stressed funding markets can demand wider spreads, raising mortgage rates even when Treasury yields are steady.

MBS supply, prepayments and refinancing risk

When homeowners refinance, MBS investors receive principal earlier than expected and must reinvest at prevailing rates. Expectations about prepayments change the value of MBS and their spread to Treasuries. A sudden shift in expected refinancing activity can therefore move mortgage rates independently of fiscal news.

Loan type and government guarantees

Conforming loans eligible for agency securitization, government-insured loans and jumbo loans do not share identical funding channels. The 2005 Federal Reserve study found that the GSE funding advantage accounted for about 7 basis points of a 15–18 basis-point jumbo–conforming spread in its April 1997–May 2003 sample. That historical result helps explain structural differences; it cannot tell you today’s jumbo surcharge.

Common claims, corrected

Claim More accurate version
“More government borrowing directly sets mortgage rates.” Borrowing can affect long-term Treasury yields, which can influence MBS yields and mortgage pricing; spreads and lender conditions intervene.
“A 1% increase in debt raises mortgages by a fixed amount.” The 2026 estimate is for a one-percentage-point debt-to-GDP change and specific Treasury-rate components, not for a one-percent mortgage increase or a borrower’s quote.
“The 2008 25-basis-point estimate is the current pass-through.” It is a historical estimate linking projected deficit-to-GDP to long-term interest rates under an older method and sample.
“Treasury and mortgage rates always move together.” They often share duration and macroeconomic drivers, but MBS spreads, prepayments, liquidity and lender pricing can create large divergences.
“A recent Treasury increase proves deficits caused mortgage rates to rise.” A coincident move is not causal evidence unless the analysis separates fiscal news from all other market influences.

What this means when you are shopping for a mortgage

Use macroeconomic news as context, not as a personal rate forecast

Federal borrowing data can help explain why long-term yields are volatile, but it cannot determine the rate you qualify for. Your credit, equity, loan program, property and lender remain decisive. Obtain personalized quotes rather than applying a published debt estimate to your loan amount.

Compare the complete offer

  1. Request same-day Loan Estimates from multiple lenders for the same loan amount, term, occupancy and property assumptions.
  2. Compare the interest rate, annual percentage rate, points, lender credits, origination charges, mortgage insurance and cash needed to close.
  3. Check whether each quote is locked, the lock duration, and the cost of extending it. An unlocked quote can change before closing even if Treasury yields are unchanged.
  4. Ask how a lower rate is being achieved: discount points, temporary buydown, adjustable-rate terms or other conditions can make headline rates incomparable.
  5. Evaluate the break-even period for points against how long you expect to keep the loan. A small market move may matter less than an upfront fee.

Watch the right indicators

For a fixed-rate mortgage, a 10-year Treasury yield is a broad market signal, not a pricing formula. Agency MBS yields and their spread to Treasuries are closer intermediate indicators, while lender rate sheets reveal the price you can actually obtain. Even those indicators do not replace a written, personalized offer.

Decide whether to lock based on your timeline and risk

A borrower closing soon may value certainty more than a speculative bet on fiscal or Federal Reserve news. A borrower with more time can ask lenders about float-down provisions or re-lock policies, but these features have contract terms and may carry fees. No macroeconomic estimate can identify the best lock date for every borrower.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Scenarios to keep straight

Borrowing rises with strong growth and higher inflation expectations

Markets may price more future tightening and a larger term premium. Treasury yields, MBS yields and mortgage rates could all rise, although the size of each move would depend on spreads and lender capacity.

Borrowing rises during a recession

Investors may expect lower policy rates and buy safe assets. Treasury yields could fall even as debt issuance increases. MBS spreads might widen because of market stress, partly offsetting the Treasury rally for mortgage borrowers.

The Federal Reserve buys substantial MBS

Additional demand can compress MBS spreads and lower mortgage rates relative to Treasuries. The 2014 analysis documents this channel historically; it does not establish that a new purchase program is imminent.

Debt expectations change but MBS spreads tighten

A higher Treasury yield could be accompanied by only a small mortgage-rate increase if agency MBS attract enough demand. Conversely, spread widening could make mortgages rise more than the Treasury move.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Bottom line for U.S. borrowers

Rising expected federal borrowing can put upward pressure on long-term yields and, through agency MBS pricing, mortgage rates. The effect is conditional rather than mechanical. The best evidence provides estimates for specific Treasury components or historical relationships, not a universal pass-through to a consumer’s 30-year fixed rate. To make a borrowing decision, compare complete, personalized lender offers and treat fiscal news as one input among many.
