What happens to house prices when mortgage rates rise?

When mortgage rates rise, house prices usually face downward pressure—but they do not automatically fall. A higher rate raises the payment for any given loan, reducing the price many buyers can afford and weakening demand. The eventual price response depends on how much housing is available, how close borrowers are to lending limits, how tight the market was when rates rose, and whether existing owners are trapped in cheaper fixed-rate mortgages.

Those forces can pull in opposite directions. In a supply-constrained market, rate-locked owners may avoid selling, reducing listings enough to cushion or temporarily outweigh the demand effect. The result is a conditional relationship, not a universal percentage rule.

The direct effect: higher payments reduce buying power

For a fixed loan amount, a higher interest rate means a higher monthly principal-and-interest payment. If a household’s income and debt-to-income limit are unchanged, it must either buy a less expensive home, make a larger down payment, borrow less, or leave the market. With fewer qualified buyers able to bid at existing prices, sellers generally face slower demand and weaker price growth.

Federal Reserve research describes housing demand as sensitive to mortgage-rate changes. The effect is strongest for prospective borrowers already close to payment or debt-service limits. A small rate move can push those households below the amount a lender will approve.

A worked payment example

Consider a hypothetical 30-year fixed loan of $400,000, excluding taxes, insurance, mortgage insurance and fees. At 3%, the principal-and-interest payment is approximately $1,686 per month. At 3.25%, it is about $1,741—roughly $55 more each month, or $660 per year. At 6%, the payment is approximately $2,398; at 6.25%, it is about $2,463, an increase of roughly $65 per month.

This illustration shows why the same 25-basis-point move can matter differently to different households. It is not a forecast of prices or a statement about any particular lender’s underwriting rules.

Why there is no fixed rate-to-price formula

House prices do not mechanically move by a set percentage whenever rates change. FHFA researcher William Larson wrote in a 2022 working paper that “the pass-through of mortgage interest rates to house prices is location and time-varying.” Four structural conditions largely determine the size and direction of the response.

Housing supply and construction capacity

Where builders can add homes and owners can list properties, a demand shock may show up as fewer transactions or fewer new homes rather than a large price change. Where zoning, land, construction capacity or geography restrict supply, buyers compete for a scarce stock of homes. A demand decline can still lower prices, but a listing shortage can blunt that decline; conversely, a demand increase can produce a larger price surge.

Borrower payment constraints

FHFA’s analysis finds stronger price effects where more borrowers are near payment constraints. In a market populated by cash buyers or households with substantial income headroom, a rate increase excludes fewer buyers. In a market dominated by highly leveraged first-time buyers, the same increase can remove many bids at once.

Initial market tightness

A market with very few listings behaves differently from one with plentiful inventory. Tight conditions give sellers more pricing power and make the supply response especially important. A balanced market can absorb a demand change through longer marketing times and fewer completed sales before prices move as much.

The starting interest-rate level

FHFA estimated nonlinear effects in its median-city model: a 25-basis-point increase produced a larger modeled price response when rates rose from 3% to 3.25% than when they rose from 6% to 6.25%, holding the other modeled conditions constant. This is a model result, not a rule that applies identically to every city.

How quickly do prices respond?

Mortgage-rate changes are transmitted through listings, loan applications, negotiations and completed sales, so the full effect is distributed over time.

Immediate period

New borrowers see the payment change as soon as lenders reprice loans. Applications, showing activity and offers may slow first. Asking prices can remain unchanged because sellers are reluctant to cut them, even while transactions become less frequent.

Following months

If the rate increase persists, buyers revise their budgets and sellers encounter longer marketing times. Price reductions and concessions may appear in some neighborhoods, while scarce listings continue to attract multiple offers in others.

One- to three-year horizon

In FHFA’s 2022 model, price responses built over a three-year horizon. A Bank of England study of the United Kingdom found that prices fell strongly but gradually after a rate increase, reaching their trough after one year. These are results from particular datasets and institutional settings, not forecasts for every country or market.

The mortgage-rate lock-in effect can restrict supply

Many owners with older fixed-rate mortgages have a valuable option: keep a below-market loan by staying put. Selling would require paying off that loan and taking a new mortgage at a higher rate, increasing the cost of the next home even if the sale price were attractive. Owners may therefore delay moving, reducing the number of homes offered for sale.

That supply reduction can counteract the direct affordability effect. FHFA’s 2024 study estimated that each one-percentage-point increase in the gap between prevailing market rates and a homeowner’s origination rate reduced the probability of sale by 18.1%. It estimated 57% fewer fixed-rate-mortgage home sales in the fourth quarter of 2023 and 1.33 million sales prevented from the second quarter of 2022 through the fourth quarter of 2023.

In that paper’s period and framework, the lock-in-related supply reduction was associated with a 5.7% price increase, while the direct effect of elevated rates was a 3.3% price decrease. Those figures must not be combined into a universal net prediction: they describe one study’s methodology, period and assumptions.

Study or scenario Finding How to interpret it
FHFA, 2022; hypothetical supply-elastic, payment-unconstrained city; permanent 25-basis-point rise from a 3% starting rate About -1.46% cumulative price effect over three years Shows the direct demand channel when supply and credit constraints are absent
FHFA, 2022; same rate change with housing-supply and mortgage-credit constraints About -4.32% cumulative price effect over three years Shows how constraints can amplify the modeled response
FHFA, 2022; median supply elasticity and constrained-borrower prevalence -2.51% for 3% to 3.25%; -1.28% for 6% to 6.25%, over three years Illustrates the model’s nonlinear response to the same 25-basis-point increase
FHFA, 2024; owners with fixed-rate mortgages 18.1% lower sale probability for each percentage point of rate gap Measures the estimated lock-in effect, not a nationwide price rule
Federal Reserve Board, revised May 2025; 2022 lock-in shock in historically tight markets 8% higher prices and 29% shorter time on market Conditional estimate; the modeled 2019 balanced-market counterfactual showed little to no effect
Bank of England, February 2025; United Kingdom rate increase Prices declined strongly and gradually, with a trough after one year UK evidence should not be treated as a direct estimate for US markets

When can prices rise even as mortgage rates rise?

Prices can rise, remain flat or fall less than expected when the supply side is unusually restricted. The clearest case is a tight market in which many owners hold mortgages far below current rates. They may refuse to sell, so buyers compete for a smaller number of listings. Population growth, limited construction or a local employment boom can add demand at the same time.

The Federal Reserve study of the 2022 lock-in shock estimated 8% higher prices and 29% shorter time on market under historically tight initial conditions. The authors wrote that “these effects were entirely due to historically tight initial housing market conditions.” In their modeled 2019 balanced-market counterfactual, the effects were little to none. This contrast shows why a national average can conceal very different local outcomes.

Compare a local market along five questions

  1. How flexible is supply? Check permitting, new construction, developable land and the number of active listings. A market that can add homes has more ways to absorb a demand shock.
  2. How constrained are typical borrowers? Examine local incomes, home prices, down payments and underwriting limits. A high share of payment-constrained borrowers implies greater sensitivity to rates.
  3. Was inventory already tight? Record months of supply, days on market and the share of listings receiving multiple offers before the rate move. Tight starting conditions increase the importance of lock-in.
  4. How large is the rate gap for existing owners? The wider the gap between current rates and owners’ fixed rates, the stronger the incentive to stay put.
  5. What is the starting rate level? FHFA’s modeled results indicate that the same increase can have different effects at different starting rates.

These checks do not produce a guaranteed price forecast. They indicate whether a market is more likely to express a rate shock through prices, transaction volume, time on market or some combination.

House prices and rents can move differently

Do not infer rent behavior from a house-price result. The Bank of England study found that house prices and rents did not move together after an interest-rate increase. Home prices capitalize the cost of ownership and financing, while rents also depend on household formation, vacancy rates, wages, landlords’ financing and operating costs. Results for mortgagors, landlords and renters therefore need separate analysis.

What the relationship means for different households

Prospective buyers

A higher rate reduces the loan amount supported by a given monthly budget. Compare the payment at the rate you can actually lock, not only the advertised home price, and preserve room for taxes, insurance, maintenance and income shocks. A lower price may not offset a much higher rate.

Current owners considering a move

Calculate the cost of replacing your existing mortgage before assuming that a sale is financially attractive. The decision involves the payoff balance, the new loan rate, transaction costs and the price of the replacement home. Lock-in affects mobility even when the owner’s current home has appreciated.

Sellers

Monitor competing listings, contract cancellations, days on market and the share of buyers using financing. In a rate-sensitive market, a realistic initial price can matter more than waiting for a buyer who can absorb the higher payment.

Analysts and policymakers

Separate the direct demand channel from the supply channel. Combining estimates from different studies into one national multiplier can produce a misleading conclusion because the studies use different periods, geographies, market conditions and assumptions.

Common mistakes when interpreting a rate increase

  • Assuming every rate increase causes an equal price decline. Supply elasticity, borrower constraints and market tightness change the pass-through.
  • Using a national estimate for one neighborhood. FHFA explicitly finds that the relationship varies by location and time.
  • Ignoring transaction volume. A locked-up market may show fewer sales and little price movement rather than a clean price drop.
  • Treating a study estimate as a forecast. The FHFA and Federal Reserve numbers are scenario-specific research results.
  • Mixing countries or tenures. UK evidence, US evidence, owner-occupier behavior and rental markets are not interchangeable.
  • Calling historical rates current. The Federal Reserve historical series cited here ran through February 22, 2024, with rates around 3.2% in January 2022 and almost 8% in October 2023. Those figures are context, not October 2026 rates.

Bottom line

Higher mortgage rates normally reduce buyers’ purchasing power and put downward pressure on house prices. The timing can extend from months to several years, and the size of the effect depends on supply, borrower constraints, the market’s initial tightness, the starting rate and the gap between existing and current mortgage rates. In a supply-constrained, rate-locked market, fewer listings can offset or temporarily outweigh weaker demand. Therefore, the defensible answer is conditional: rising rates tend to cool prices, but local supply and financing structure determine what actually happens.
