What Happens if You Withdraw a Fixed Deposit Early? India Rules, Costs, and Alternatives

Withdrawing a fixed deposit (FD) before maturity usually reduces your return. In India, the bank generally recalculates interest for the period the money actually stayed on deposit, rather than paying the original full-term rate. A disclosed penalty may also be deducted, and some deposits cannot be closed early at all.

Before authorizing closure, obtain a written quote showing your principal, recalculated interest, penalty, any adjustment for interest already paid, and any tax withholding. If you need cash temporarily, compare that net amount with the total cost of a loan or advance secured by the FD.

What “breaking” an FD means

A fixed deposit, also called a term deposit in regulatory material, is opened for an agreed amount and period. “Breaking” or prematurely closing it means asking the bank to return the money before the contractual maturity date. The result depends on your country, bank, product category, and the terms you accepted when the deposit was opened or renewed.

The rules below are India-focused because the cited regulatory material is from the Reserve Bank of India (RBI). A bank in another country may use a different calculation, penalty, notice process, or minimum holding period.

India’s core rules on premature FD withdrawal

Interest is normally recalculated for the time actually completed

The RBI’s Master Direction – Interest Rate on Deposits says: “While prematurely closing a deposit, interest on the deposit for the period that it has remained with the bank will be paid at the rate applicable to the period for which the deposit remained with the bank and not at the contracted rate.”

In practical terms, the maturity projection based on your original term is not preserved. The bank identifies the applicable rate for the amount and period you actually completed and recalculates the interest on that basis. A lower rate for the shorter period can reduce the payout even before a penalty is considered.

A penalty may be deducted

RBI rules allow a bank to set a penal rate for premature closure. The bank must disclose that policy along with the deposit rate so that you can see the consequence before placing the money. There is no single RBI-wide penalty percentage that applies to every FD.

Very short deposits may earn no interest

If the deposit is withdrawn before the minimum period prescribed for that deposit, the RBI says no interest is payable. The exact minimum is product-specific, so check the deposit receipt and current terms rather than assuming that a few days of accrual will be paid.

Some products do not permit ordinary early closure

RBI guidance permits banks to offer certain term deposits without a premature-withdrawal facility, subject to the applicable category and disclosure requirements. If your receipt or account terms say early withdrawal is unavailable, the bank may decline a normal closure request. Ask whether the product has a separate permitted exception or a deposit-backed borrowing facility.

How the bank determines your settlement

A closure quote should make each component visible. The calculation usually follows this sequence:

  1. Confirm the deposit terms. The bank checks the principal, opening or renewal date, original maturity date, interest frequency, and whether premature closure is allowed.
  2. Measure the actual holding period. The relevant period ends on the date the bank processes the closure, not the original maturity date.
  3. Apply the rate for that amount and period. This replaces the full-term contracted rate for purposes of the early settlement.
  4. Apply the disclosed penalty, if any. The percentage and method come from the bank’s product policy; they are not universal across India.
  5. Adjust prior payments and deductions. If interest was paid periodically or credited earlier, ask how the bank will adjust it. Request a separate line for any tax withholding or other statutory deduction that affects the cash you receive.

Conceptually, the amount credited to you is the principal plus the interest recalculated for the completed period, less any penalty and applicable adjustments. Only the bank’s written quote can supply the actual figures for your account.

Information to collect before you request closure

  • Country, bank, branch or digital channel, and the exact FD scheme name.
  • Principal amount and deposit receipt or account number.
  • Opening date, renewal date if applicable, original maturity date, and the proposed closure date.
  • Whether the deposit is cumulative or pays interest periodically.
  • The stated premature-withdrawal facility, minimum holding period, and penalty clause.
  • Whether any interest has already been paid and how it will be adjusted.
  • A written statement of principal, recalculated interest, penalty, tax withholding, and net proceeds.
  • For joint or authorized accounts, the signing or identity requirements shown in the mandate and bank terms.

Terms can change when a deposit renews, so use the receipt and policy that governed the current placement rather than relying on an older rate sheet or an estimate shown at the original opening.

Step-by-step: closing an FD early

  1. Read the receipt and scheme terms. Confirm that premature closure is permitted and identify the minimum period and penalty wording.
  2. Ask the bank for a premature-closure quote. Request the calculation in writing, including the rate used for the actual holding period and the exact penalty.
  3. Check the processing date. Interest and eligibility can depend on how long the deposit has remained with the bank. Ask when the closure will be booked and whether a request placed after a daily cut-off moves to the next business day.
  4. Compare the net proceeds with your need. Use the amount you will actually receive, not the original maturity value, when deciding whether closure solves the cash shortfall.
  5. Check a deposit-backed loan or advance. Ask for the interest rate, fees, repayment schedule, collateral block, and consequences of missed repayment.
  6. Choose and authorize one option. If you close, retain the closure advice and confirm the destination account. If you borrow, confirm how much of the FD remains blocked and when the lien will be released.
  7. Reconcile the final credit. Match the bank statement to the written quote and query any difference immediately.

Early closure versus borrowing against the FD

A loan or advance against a term deposit can provide liquidity without ending the deposit, but it is a bank service, not a guaranteed right. Availability, borrowing limits, interest rates, fees, and repayment rules are product-specific.

Decision point Premature closure Deposit-backed loan or advance
Cash received now Principal plus recalculated interest, less penalty and adjustments Loan or advance amount approved by the bank
Effect on FD return Original full-term interest is not preserved Deposit can continue under its agreed terms while pledged
Direct cost Lost interest and any disclosed premature-closure penalty Borrowing interest plus applicable fees
Repayment obligation None after the deposit is closed Regular repayment is required; default can affect the pledged deposit
Access to the deposit Deposit ends and proceeds are released Deposit may remain blocked as collateral until the facility is settled

Compare the two options over the period you expect to need the money. Include the interest you give up by closing, the penalty, loan interest, fees, and the risk that repayment could become difficult. A lower quoted borrowing rate does not automatically make the loan cheaper if fees or a long repayment period add to its total cost.

Central Bank of India example: why bank terms matter

The Central Bank of India Policy on Bank Deposits 2024-25 illustrates how a bank can specify its own conditions. Unless a scheme expressly prohibits it, the policy allows premature withdrawal. It says:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • No interest is paid when the deposit has remained for less than seven days.
  • For deposits held seven days or longer, interest is based on the rate applicable on the deposit date for the actual period held or the contracted rate, whichever is lower.
  • A penalty applies where specified; the policy states a current penal interest rate of 1%, subject to change.

These are that bank’s stated 2024-25 policy details, not an RBI-wide seven-day rule or universal 1% charge. Your own bank’s scheme terms control your settlement.

Situations that can change the amount you receive

Cumulative versus periodic interest

With a cumulative FD, interest is generally settled at maturity, so the bank can calculate the early-closure amount directly from the deposit record. With periodic payouts, some interest may already have been credited. Ask the bank whether previously paid interest will be recovered or adjusted when the deposit is closed; do not assume that every payment is final.

Renewed deposits

Use the current renewal advice, not the original opening document, if the FD has renewed. The applicable rate, maturity date, and early-withdrawal wording may be those of the renewal placement.

Products with no premature facility

If the terms exclude ordinary early closure, ask specifically about an advance or loan against the deposit. Do not treat a bank employee’s informal estimate as approval that the deposit can be broken.

Common mistakes and how to avoid them

  • Using the maturity amount as available cash. Ask for a current net-closure quote instead.
  • Assuming the original rate still applies. The RBI rule ties interest to the completed period, not the contracted full term.
  • Assuming a standard penalty. Penalties are set by the bank and must be checked in the applicable disclosure.
  • Ignoring the minimum period. A very short holding can produce no interest.
  • Closing before comparing a loan. Obtain both figures and include all borrowing costs and repayment risks.
  • Relying on a verbal calculation. Keep the written quote, closure advice, and account statement.
  • Overlooking tax or prior-interest adjustments. Require these deductions to be shown separately so the credited amount is understandable.

Questions to ask the bank

  1. Is this exact FD scheme eligible for premature closure?
  2. What rate will you use for my principal and actual holding period?
  3. What penalty applies, and is it a percentage of interest, principal, or another stated base?
  4. What minimum period must be completed to receive interest?
  5. How will periodic interest already paid be adjusted?
  6. What tax withholding or other deductions will reduce the transfer?
  7. What net amount will reach my account, and on what processing date?
  8. What loan or overdraft against this FD is available, including its total cost and collateral conditions?

Bottom line

For an India-based FD, early withdrawal normally means a shorter-period interest calculation and possibly a disclosed penalty, so your return is usually below the original maturity projection. Some products pay no interest before their minimum period or do not permit ordinary premature closure. Get a written settlement quote, then compare the permanent loss from closing with the complete cost and repayment risk of borrowing against the deposit.
