What Happens If You Sell or Refinance a Home With Home Equity Financing?

By TheFinanceBase Team 9 min read

If you sell a home with a home equity loan or HELOC, the debt usually has to be dealt with at closing, commonly through a lender-confirmed payoff. If the home has a first mortgage, that mortgage generally has priority over the home-equity lien when sale proceeds are distributed. If you refinance the first mortgage while a HELOC remains open, the HELOC lender may have to approve the new loan; if it refuses, paying off the HELOC may be necessary.

The exact result depends on your loan agreements, payoff figures, settlement instructions and state law. Confirm the transaction with both lenders and the settlement professional before signing a contract or locking a refinance.

The short answer

Transaction What usually happens to the home-equity debt Main issue to resolve
Selling the home The home equity loan or HELOC is commonly paid or otherwise addressed from the closing proceeds, and the lien-release process is coordinated through the settlement. Whether the sale price is enough to pay the first mortgage and the junior lien in the required order.
Refinancing the first mortgage The HELOC may need the lender’s approval for the new first mortgage. If approval is refused, the HELOC may have to be paid off. How the new lender and HELOC lender will handle lien priority, consent and any payoff.

These are general United States consumer-finance principles, not a determination of what your contract or state law requires.

What counts as home equity financing?

A home equity loan normally provides a lump sum secured by your home. A home equity line of credit (HELOC) is open-end credit that lets you draw, repay and draw again up to a credit limit. The Consumer Financial Protection Bureau (CFPB) explains the HELOC structure in its consumer guidance at What is a home equity line of credit (HELOC)?.

Both products create a lien against the property. When a first mortgage is already recorded, the home equity loan or HELOC is commonly a second mortgage, also called a junior lien. The CFPB describes lien priority in What is a second mortgage loan or “junior-lien”?. The priority determines who is paid first from collateral proceeds; it does not by itself erase any balance you owe under the note.

What happens when you sell the home?

1. Review both agreements before listing

Read the promissory note, mortgage or deed of trust, HELOC agreement and any later modification. Look for the current principal balance, interest method, annual or periodic fees, maturity date, draw-period rules, and provisions dealing with a sale or transfer. A HELOC agreement may also specify when the lender can suspend further draws or demand repayment. Do not assume that a “zero” HELOC balance means the lien has disappeared; an open line can remain recorded until the lender’s required closure and release steps are completed.

2. Request written payoff figures

Ask the first-mortgage lender and the home-equity lender for written payoff statements early in the transaction. Request the amount good through the anticipated closing date, per-diem interest, wire or certified-funds instructions, expiration date, and any separate directions for closing or terminating the HELOC. Balances change with interest and fees, so an old monthly statement is not a reliable closing figure.

The CFPB’s comparison brochure, What You Should Know About Home Equity Lines of Credit (HELOC), says repayment of a HELOC or home equity loan is often required when the home is sold. “Often” is important: your lender’s instructions and the recorded documents control the particular transaction.

3. Give the settlement professional every lien detail

Tell the title company, escrow agent, closing attorney or other settlement professional about every loan secured by the property. They need the lender contacts and payoff authorizations to prepare the settlement statement, order updated figures and arrange releases. The exact workflow, forms and recording timetable vary by jurisdiction; there is no single nationwide payoff-and-release procedure.

4. Apply the sale proceeds in lien priority order

When proceeds are used to pay secured debts, the first mortgage is generally paid before a second mortgage. The CFPB states: “If there is not enough equity to pay off both loans completely, your second mortgage loan lender may not get the full amount it is owed.” That explanation appears on its junior-lien page, last modified September 13, 2024.

After the contract price, customary adjustments and closing charges, the settlement statement will show the amounts sent to each lienholder. The first lender’s payoff is handled before the junior lien under the applicable priority rules. Any remaining funds may go to you, subject to other liens, taxes, judgments, commissions and transaction charges.

5. Confirm closure and lien release

Obtain confirmation that the payoff was received and that the HELOC account is closed if closure is required. Ask how and when the lender will record a satisfaction, release or reconveyance. Keep the final settlement statement, payoff receipts and release documents. A payoff that is wired at closing and a recorded release are related but separate administrative events.

If the sale price covers both loans

With sufficient net proceeds, the settlement generally pays the first mortgage and then the home-equity balance, followed by any other required charges. You should still verify the exact payoff date and whether the HELOC must be formally closed. Do not rely on an estimate of your equity; use current written figures and the settlement statement.

If the proceeds are too low

A shortfall means the available proceeds cannot satisfy all secured debts and closing costs. The junior lender may receive less than its stated balance because the first mortgage has priority. Whether you remain personally liable for an unpaid amount, whether a lender agrees to a release, and how a deficiency is treated are contract- and state-law questions. The cited federal consumer guidance does not decide those questions for an individual borrower.

Before accepting an offer that appears short, ask both lenders in writing what approval, documentation and contribution they require. A settlement professional or qualified attorney in your state can explain the legal effect of a proposed short payoff; do not assume that handing over the keys or signing a settlement statement automatically cancels an unpaid balance.

Can a lender demand payment because of the sale?

Some home-equity agreements address transfers that adversely affect the lender’s security. The CFPB’s official interpretation of Regulation Z, 12 CFR § 1026.40, explains that a creditor may terminate a plan and accelerate its balance in specified circumstances, including certain sales or transfers without permission. The regulation and interpretations are at 12 CFR § 1026.40, Requirements for home equity plans. This is not a universal rule that applies identically to every sale; the actual clause, facts and applicable law matter.

What happens when you refinance the first mortgage?

The HELOC can affect approval and lien priority

Replacing the first mortgage changes the lien arrangement. The new mortgage lender will want its lien to have the required priority, while the HELOC lender already has a recorded interest. The CFPB answers the question “Does a HELOC affect my ability to refinance my first mortgage loan?” as follows: “Once you take out a HELOC, you may have to get approval from your HELOC lender in order to refinance your first mortgage loan.”

The same CFPB page, last modified September 6, 2024, continues: “HELOC lenders can refuse to allow you to refinance your first mortgage loan. If your HELOC lender refuses to let you refinance, you may need to pay off the HELOC in order to refinance.” Read the full explanation at Does a HELOC affect my ability to refinance my first mortgage loan?.

Coordinate before you submit a final application

  1. Ask the prospective refinance lender how it will handle the existing HELOC. Find out whether it requires the line to be paid and closed, requires written consent or subordination, or has another documented process.
  2. Ask the HELOC lender for its consent and payoff requirements. Request the forms, review period, expiration date and any conditions attached to approval. Approval is not guaranteed.
  3. Compare a payoff with keeping the line under an approved arrangement. Paying it off may use cash or increase the new loan amount; retaining it may require lender consent and specific lien documents.
  4. Recalculate the transaction using final figures. Include the HELOC balance, accrued interest, closing costs, appraisal or recording charges and any prepayment terms stated in your agreements.
  5. Obtain written confirmation before closing. Make sure the first-mortgage lender, HELOC lender and settlement professional agree on the order of documents, funds and lien releases.

How to compare refinance choices

Do not judge a refinance solely by its advertised interest rate. Compare the complete new-loan terms with the cost and treatment of the HELOC.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Comparison question Why it matters
What happens to the HELOC? Consent, subordination, payoff or closure can change the cash you need and whether the refinance can close.
What is the new total debt? A lower monthly payment can still accompany a larger principal balance if the HELOC is rolled into the new mortgage.
What are the closing costs? Include lender charges, title and recording costs, and any fees required to terminate or modify the HELOC.
How long will repayment take? A new term can extend repayment even when the interest rate is lower.
Is it a cash-out refinance? The CFPB describes cash-out refinancing as replacing the existing mortgage with a larger mortgage and taking the difference in cash. Its brochure notes that closing costs are generally higher, repayment may take longer, and the rate may be higher than the current mortgage.

Those are decision factors, not a recommendation that cash-out refinancing is suitable. Compare the annual percentage rate, payment schedule, fixed or variable features, total interest, and the effect on your emergency reserves before choosing.

Documents and questions to prepare

  • Current first-mortgage statement and payoff authorization.
  • HELOC statement, agreement, amendments and the lender’s payoff or consent form.
  • Recorded deed of trust or mortgage information for every property lien.
  • Purchase or refinance contract, estimated settlement statement and proposed closing date.
  • Written instructions for wire transfers, account closure and lien release.

Ask each lender: “What exact amount is due on the closing date?”, “Will you accept a payoff from the settlement agent?”, “Does the line have to be closed?”, “Will you consent to or subordinate to the new first mortgage?”, and “When will you send the release or satisfaction for recording?” Keep answers in writing.

Common mistakes and how to avoid them

  • Waiting until the week of closing. Consent reviews and payoff statements can take time. Contact both lenders when the sale or refinance is being planned.
  • Using a balance shown online. A live balance may omit per-diem interest, fees or a required closure amount. Use a dated payoff statement.
  • Assuming a HELOC with no balance is irrelevant. The open lien can still affect a refinance until the lender approves the structure or releases it.
  • Assuming the first mortgage is the only debt paid at closing. Tell the settlement professional about junior liens, judgments, tax claims and other recorded interests.
  • Assuming a shortfall is forgiven. Get a written deficiency or release agreement if a lender accepts less than the full balance; the federal sources do not establish automatic forgiveness.
  • Stopping payments while a sale or refinance is pending. The FTC warns that failing to repay a home equity loan or HELOC as agreed can put the home at risk, including foreclosure. See Home Equity Loans and Home Equity Lines of Credit.

Limits of the federal guidance

The CFPB and Federal Trade Commission materials cited here provide general consumer guidance. They do not determine your state’s lien-release procedure, deficiency rules, foreclosure protections, recording requirements or tax treatment. Your promissory note, HELOC agreement, recorded instruments and lender instructions govern the transaction subject to applicable law.

Before the sale or refinance closes, obtain current written figures, involve the first-mortgage lender, HELOC lender and settlement professional, and ask a licensed attorney in your state about any unresolved shortfall or release issue. The home secures the debt, so a missed payoff or payment can put the property at risk.
