What Happens If You Sell a House for Less Than You Owe on the Mortgage?

If your home is worth less than the mortgage balance, you can sometimes sell it through a short sale. The mortgage servicer must approve accepting sale proceeds that are lower than the payoff, and other mortgage or lienholders may have to approve as well. The unpaid difference may remain your personal debt unless the written agreement waives it. Any canceled debt can also create a separate federal tax issue, and the transaction can affect your credit.

This is general U.S. guidance. State law, your loan documents, lien priority, the loan’s recourse status and the dates of approval and forgiveness determine the result in an individual case.

What a sale below the mortgage balance means

A sale for less than the amount needed to pay the mortgage in full is generally called a short sale. The buyer’s offer does not by itself authorize the transaction: the servicer that receives the offer must review and approve the price and terms. If there is a second mortgage, home-equity loan, judgment lien or other claim against the property, those creditors may need to consent too. The Consumer Financial Protection Bureau (CFPB) defines a short sale as an alternative to foreclosure, but notes that the homeowner must leave the home when the sale closes.

Approval is a settlement decision, not a promise that every debt connected with the property disappears. The approval letter should identify the approved sale price, permitted costs, required contributions, closing deadline and what happens to each lien and to your personal liability.

What happens to the unpaid balance

The deficiency is the potential remaining debt

The deficiency is the amount by which the debt exceeds the credit the lender receives from the sale. The final figure can be affected by accrued interest, late charges, legal fees, approved closing costs and the terms of the settlement. A headline such as “the house sold for $300,000 against a $350,000 loan” is therefore not necessarily the final calculation.

Do not assume that the lender’s acceptance of the sale proceeds releases you. The CFPB warns that, in some states, a lender may sue to collect a deficiency after a short sale. Whether collection is possible depends on the property state, the loan documents, whether the debt is recourse, the foreclosure procedure that state permits, refinancing history, junior liens and the exact short-sale agreement. A state anti-deficiency rule is not a universal guarantee for a short sale; federal Regulation Z’s definition addresses a state-law protection in the foreclosure context, not every short-sale outcome (Federal Reserve Regulation Z).

Get a waiver that identifies the debt and the parties

Ask for an express, signed deficiency waiver before closing. Read whether it releases the entire unpaid balance or only a stated amount, and whether it covers interest, fees and collection costs. Confirm which borrower, loan number, mortgage, junior lienholder or other claimant is bound. One servicer’s approval does not automatically release another creditor’s claim. Keep the approval and waiver with the final settlement statement.

How the short-sale process works

  1. Request the loss-mitigation package. Contact the mortgage servicer and ask for its complete short-sale or loss-mitigation application. The package commonly requires income, expense, hardship and asset information, plus a proposed listing and offer.
  2. Identify every lien. Obtain a current title or payoff search and list first and junior mortgages, home-equity lines, judgment liens, tax liens and association claims. Ask each affected servicer or lienholder what approval it requires.
  3. Submit the completed file. Send the application, supporting documents and buyer’s offer through the servicer’s designated channel. The servicer evaluates the borrower and sale under the rules of the loan owner, investor, insurer or government program.
  4. Wait for written decisions. A preliminary indication, broker estimate or verbal statement is not final approval. Require written terms from every creditor whose consent is necessary.
  5. Review conditions before signing. Check the approved net proceeds, closing-cost limits, buyer or seller contributions, expiration date, required documents and treatment of personal liability. Have a lawyer review ambiguous release language in the property’s state.
  6. Close exactly as approved. A change in price, credits, repairs or closing date can require a new review. Do not pay money outside closing unless the written approval expressly requires and explains it.
  7. Collect the closing file. Save signed approvals, waivers, the settlement statement, payoff records and the servicer’s final letter describing the disposition.

For eligible borrowers with FHA-insured loans, HUD describes an FHA Pre-Foreclosure Sale as a short-sale option when market value is not enough to pay the loan in full (HUD FHA Loss Mitigation Program). Program rules and eligibility are separate from the general process above.

Can the bank sue for the difference?

There is no nationwide yes-or-no answer. A lender’s right to pursue a deficiency is controlled mainly by state law and the contract, and may be limited by the type of loan or by a negotiated release. The relevant questions include:

  • Does the state restrict deficiency judgments for this property, loan type or foreclosure method?
  • Is the loan recourse (personal liability survives foreclosure or a settlement) or nonrecourse under the contract and applicable law?
  • Was the loan refinanced, modified or otherwise changed after purchase?
  • Are there junior mortgages or other liens with separate rights?
  • Does the signed short-sale agreement clearly waive the deficiency, and does every creditor that could claim it sign or otherwise accept that release?

Because these issues are state-specific, obtain legal advice before accepting language that says only “approved,” “paid in full” or “settlement.” Those phrases can have different meanings from an explicit release of personal liability.

Taxes: debt cancellation and selling the home are separate analyses

Cancellation-of-debt income

When a lender cancels debt for which you are personally liable, the canceled amount is generally taxable income unless an exclusion or exception applies. The tax result is separate from the gain or loss calculation for transferring the home. The Internal Revenue Service explains these rules in Publication 4681 (2025); the Taxpayer Advocate Service also outlines cancellation-of-debt issues (Cancellation of Debt).

Recourse and nonrecourse debt are treated differently. With recourse debt, forgiveness of personal liability can produce cancellation-of-debt income. With nonrecourse debt, the transfer is generally analyzed as a sale or exchange rather than cancellation of debt in the same way, but basis, proceeds and other facts still control. You need the loan documents and closing figures to make that determination.

The principal-residence exclusion has a critical date limit

IRS 2025 guidance says qualified principal-residence debt discharged before January 1, 2026 may qualify for the qualified-principal-residence exclusion. For a discharge on or after January 1, 2026, IRS home-sale guidance says the exclusion generally is unavailable unless a written agreement for the forgiveness was in place before January 1, 2026 (IRS: Tax considerations when selling a home). The rule is not a blanket exemption for every mortgage, every property or every short sale. Other fact-dependent exclusions, including insolvency or bankruptcy, may still apply.

For perspective, an IRS example—not a threshold or typical outcome—uses a $620,000 sale price, $735,000 of outstanding debt and $115,000 of canceled debt. The example explains that refinancing proceeds used for non-home purposes can affect how much qualifies for a principal-residence exclusion (IRS Publication 4681 (2025)).

Forms and records

A lender may send Form 1099-C reporting canceled debt. Receiving the form does not, by itself, establish that the entire amount is taxable; review the amount, the tax year and any applicable exception or exclusion. IRS guidance identifies Form 982 for reporting certain exclusions. Retain the short-sale approval, deficiency waiver, settlement statement, payoff and lien records, Form 1099-C and the return on which you report the transaction. A tax professional can calculate the result using your basis, occupancy, refinancing history, debt recourse and insolvency facts.

Credit reporting and future borrowing

A short sale can appear in your credit history and affect future borrowing, but the effect is not identical for every borrower. The Federal Trade Commission says foreclosure is likely to be reported for seven years and may have a greater effect on future credit qualification than a short sale or deed in lieu; individual reporting and scoring outcomes vary (FTC: Trouble paying your mortgage or facing foreclosure).

Ask the servicer for a letter confirming that the loan was completed through a short sale rather than foreclosure. After the account is updated, obtain your credit reports and dispute any inaccurate balance, status or foreclosure notation. Do not rely on an advertised score reduction, recovery period or mortgage waiting period without a rule that applies to your loan program and circumstances.

Short sale, foreclosure or deed in lieu: what to compare

These options can have different practical and legal results. Compare the specific written terms rather than assuming one label determines the outcome.

Question Short sale Foreclosure Deed in lieu
Who must agree? Mortgage servicer and, usually, every affected junior lienholder Process proceeds under state law and the mortgage; borrower agreement is not always required Lender must accept the deed and address other liens
What happens to a deficiency? Only the written release and applicable law determine whether it remains State law, loan type and procedure determine possible liability Must be addressed in the deed-in-lieu agreement; other liens can remain an issue
How is the home transferred? Buyer purchases after approval; the homeowner leaves at closing Property is transferred through the foreclosure process Owner voluntarily conveys the property to the lender
Tax and credit questions Analyze canceled debt and sale reporting separately; credit impact varies Analyze any canceled debt and foreclosure reporting; FTC says foreclosure may weigh more heavily on future qualification Analyze any canceled debt and the agreed reporting; results vary

The CFPB provides general explanations of short sales and deeds in lieu (CFPB deed-in-lieu guidance) and homeowner options (CFPB homeowner options). None of these descriptions replaces the documents for your loan.

Checklist before you sign or close

  • Request the complete short-sale application and identify the loan owner or investor requirements.
  • List every mortgage, judgment, tax, association and other lien that could affect title or proceeds.
  • Obtain final written approval from all required servicers and lienholders.
  • Read the personal-liability and release provisions with state-specific legal help if necessary.
  • Confirm any required cash contribution or payment outside closing in writing.
  • Keep approvals, waivers, the settlement statement, payoff statements and the final servicer letter.
  • Review Form 1099-C and the applicable tax-year rules; use Form 982 when appropriate.
  • Use a HUD-approved housing counselor for options and foreclosure-prevention planning. The CFPB’s short-sale guidance also points homeowners to HUD-approved counselors and the HOPE Hotline (CFPB short-sale guidance).

Questions your documents must answer

Before proceeding, obtain clear written answers to these questions: Is the transaction approved by every creditor with a claim? What exact amount will be credited to each debt? Is the remaining balance waived, and for whom? Are fees, interest and collection costs included in the release? Which date controls the tax year and any written-forgiveness exception? How will each account be reported to the credit bureaus?

Those answers, together with state-specific legal and tax advice, determine what selling below the mortgage balance means for you. The sale price alone does not.

Product prices and availability are accurate as of the date/time indicated and are subject to change. Any price and availability information displayed on Amazon at the time of purchase will apply.
