Require measured electrical and thermal load data, an independent engineering review and a project-specific financial model before committing capital.
CHP is not simply a power plant with an extra revenue stream. Its economics depend on the interaction of the prime mover, heat-recovery equipment, host facility, utility tariff, fuel supply and operating contracts. The following diligence sequence is designed for an investor reviewing a proposed project, portfolio acquisition or private placement. It cannot establish whether any unnamed project is investable without that project’s location, documents, load data and capital structure.

Understand what you are actually buying
A cogeneration system uses one fuel source to produce electricity and useful thermal energy, such as steam, hot water or chilled-water service. The core equipment normally includes a prime mover, generator, heat-recovery system and electrical interconnection. Engines, gas turbines, steam turbines, microturbines and fuel cells have different efficiencies, maintenance profiles, emissions characteristics and fuel requirements. Biomass and biogas systems can add fuel preparation, refining and supply-chain risk.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Scan for outdated or missing drivers - takes under a minute3Repair Windows errors before they cause bigger problemsThe project creates value only when the host can use the outputs. The U.S. Environmental Protection Agency (EPA) says CHP systems are typically designed around a facility’s year-round baseload thermal demand. An annual average alone is insufficient: electricity and heat must be available when the facility needs them, or the model must show a bankable off-site use or export arrangement. Any proposal that emphasizes installed megawatts while leaving heat utilization vague deserves heightened scrutiny.

1. Prove the technical fit with measured data
Collect a complete operating record
Request at least 12 months of information where available, preferably in interval form rather than annual totals:
- Electricity consumption by interval, demand peaks and power factor.
- Steam, hot-water or chilled-water demand, temperatures, pressures and seasonal variation.
- Facility operating schedules, shutdowns, production changes and planned expansions or closures.
- Utility bills, tariffs, standby charges, outage history and backup-generation use.
- Site drawings showing mechanical rooms, switchgear, fuel connections, exhaust routes and available space.
Reconcile the data to actual utility bills and operating logs. Identify whether thermal and electric peaks coincide, how often the plant would run below design load, and what happens during weekends, holidays and seasonal shutdowns. Ask the engineer to show hourly or sub-hourly load curves and the proposed system’s dispatch against those curves.
Check sizing and heat use
CHP is often sized to a thermal baseload so that recovered heat is consumed rather than rejected. A larger generator may produce attractive electricity figures while wasting heat, reducing efficiency and increasing capital cost. Require a quantified treatment of heat rejection, supplemental boilers, thermal storage and any proposed off-site heat customer.

Random freezes, missing sound and display glitches usually trace back to one bad driver. Find and replace yours safely.Free scan · under a minuteReview the prime-mover selection against the site’s fuel availability, thermal quality, emissions limits, ramping needs, noise constraints and outage requirements. Confirm whether the system needs fuel compression, treatment, backup fuel or new pipelines. The design should state net electrical output, useful thermal output, expected efficiency, availability, minimum stable load and degradation assumptions—not merely nameplate capacity.
2. Commission an independent feasibility study and financial model
Use an experienced CHP engineer or developer for the feasibility work and, where practical, commission an independent technical review before investment approval. EPA’s staged approach distinguishes early screening from a detailed Level 2 study that replaces assumptions with measured load curves, refined capacity and thermal applications, updated capital and operating costs, permit and interconnection planning, and investment metrics.

Build a transparent model in which an investor can trace every material input to a bill, contract, engineering calculation or stated assumption. At minimum, calculate unlevered and levered cash flow, net present value, internal rate of return, payback, debt-service coverage, equity contributions and reserve requirements. Use the investor’s actual hurdle rate and financing terms; do not substitute generic industry returns.
Run base, downside and upside cases
Vary the assumptions that drive cash flow:
- Fuel price, availability, transportation cost and curtailment.
- Avoided electricity cost, demand charges, standby charges and export compensation.
- Capital cost, contingency, construction delay and interest during construction.
- Operating hours, thermal utilization, electrical output and equipment degradation.
- Fixed and variable O&M, consumables, overhaul timing and replacement reserves.
- Host credit quality, demand reduction, early termination and facility closure.
- Incentive eligibility, tax treatment and the value of reliability or emissions reductions.
Count resilience, emissions or renewable attributes as revenue only when the benefit is quantified and contractually or economically captured. EPA guidance emphasizes that CHP cost-effectiveness is local and project-specific. A model that needs an unconfirmed incentive, merchant export revenue or permanently high energy prices to meet the return target is not a base case.
3. Verify the host and its payment commitment
The host facility is usually the project’s most important customer and may be the source of avoided-cost savings or contracted energy payments. Verify its historical load, operating outlook, ownership, financial statements, credit support and authority to sign a long-term agreement.
Move beyond a letter of intent
The U.S. Department of Energy (DOE) financing primer lists a host or customer letter of intent (LOI) as an investor diligence item. An LOI may be binding or non-binding, so counsel should identify exactly which provisions create obligations. Treat it as evidence of intent, not as a substitute for a bankable energy-services, host or offtake agreement.
Review the definitive agreement for contract term, energy-pricing formula, savings allocation, minimum purchase or availability payments, metering, dispatch rights, maintenance outages, change-in-law treatment, credit support, termination payments and remedies. Specify what happens if production falls, the site closes, ownership changes or the host’s thermal demand materially declines. Match the contract term to debt tenor and the modeled project life.

4. Examine every material project contract
DOE’s investor checklist identifies the following core documents. Obtain executed versions, schedules and amendments, not summaries.
| Document | Questions to answer |
|---|---|
| Engineering feasibility study and financial model | Are load data measured, assumptions transparent, and output and cash-flow calculations reproducible? |
| Interconnection agreement, permits and easements | Are rights secured, applications complete, upgrades identified and costs assigned? |
| EPC contract | Is scope complete? Are price, escalation, schedule, delay damages, testing, commissioning and change orders controlled? |
| Technology warranty and performance guarantee | Do guarantees cover net power, useful heat, efficiency, emissions and availability used in the model? Is the guarantor creditworthy? |
| O&M agreement | Who operates the plant, what availability is guaranteed, which parts and overhauls are included, and how are outages allocated? |
| Fuel supply contract and price hedging | Are specification, quantity, pressure or quality, delivery, indexation, curtailment, hedging and renewal terms adequate? |
Test construction protections
For the engineering, procurement and construction package, check scope boundaries, fixed-price or escalation provisions, milestone schedule, delay remedies, acceptance standards, liquidated damages, warranty exclusions and responsibility for permits and interconnection. Acceptance tests should measure the same outputs promised in the financial model. Confirm commissioning obligations and the contractor’s ability to fund or remedy a failed test. DOE’s project-development handbook identifies fixed-price terms, delay penalties, acceptance standards and warranties as key construction risk controls.
Test operating protections
Review operator qualifications, training, remote monitoring, preventive and corrective maintenance, service-response times, consumables, spare parts, outage responsibility, exclusions and contract duration. Align O&M coverage and availability guarantees with the investment horizon. Budget working capital and major overhauls separately; a routine maintenance line cannot quietly absorb a scheduled engine or turbine rebuild.
5. Secure fuel and manage price exposure
Fuel is both an operating requirement and a major source of volatility. Examine the fuel specification, required pressure or quality, contracted quantity, delivery infrastructure, firm versus interruptible service, transportation charges, take-or-pay obligations, price indexation, curtailment rights, hedging, renewal and termination provisions.
Compare the fuel contract’s term and risk allocation with the host agreement, debt tenor and modeled life. A long host contract paired with a short, interruptible fuel arrangement leaves the project exposed. DOE recommends long-term fuel contracts where possible and specifically names fuel supply and price hedging among investor diligence items. Stress the model for supply interruption, basis differences between the hedge and actual fuel price, collateral calls and unhedged tail periods.

6. Clear permits, site control and grid interconnection
Confirm site and environmental approvals
Make a permit matrix listing each approval, issuing authority, application status, responsible party, dependencies, fees, conditions and expected date. Depending on the site, this may include zoning and land-use approval, building and fire approval, air and water permits, environmental review, noise limits, construction access, fuel-pipeline upgrades and easements.
EPA cautions that permit requirements vary with project size, geography, infrastructure changes and environmental effects. Submit applications early: approvals can be time-consuming and unpredictable. Do not assume that a permit used by an existing boiler or generator automatically covers a new CHP configuration, fuel or emissions profile.
Verify the utility path
Obtain the utility’s application requirements, study results, upgrade scope, protection and metering specifications, fees, schedule, operating limits, standby or backup charges, export rights and signed-agreement status. Determine who pays for transformer, switchgear, relay, distribution or transmission upgrades and whether those costs are capped.
Interconnection standards may be federal or state, while export compensation and net-metering treatment can depend on state law and the individual utility. Model the actual tariff and compensation applicable to the project; a general description of net metering or a feed-in tariff is not evidence of revenue.
7. Underwrite lifecycle performance, not nameplate capacity
Translate the technical design into annual net output after downtime, parasitic loads, degradation, maintenance outages and thermal rejection. Verify the basis of availability and efficiency guarantees and how damages are calculated. Check whether guarantees are capped, whether exclusions swallow ordinary operating conditions, and whether the guarantor can honor them.

Include scheduled overhauls, unscheduled repairs, consumables, insurance, property taxes where applicable, working capital, reserve accounts and decommissioning or removal obligations. Review the consequences of a prolonged outage: lost host payments, replacement power, contractual penalties, fuel minimums and debt-service pressure.
8. Stress-test the financing and allocate downside risk
Review sources and uses, ownership, tax assumptions, debt pricing, repayment schedule, debt-service coverage, equity contributions, contingency, reserves and overhaul funding. Test delayed commercial operation, cost overruns, lower utilization, fuel spikes, reduced host demand, lower export prices and interest-rate changes. Identify whether returns depend on residual value, merchant exports or incentives that are not secured.
| Risk | Protection to verify |
|---|---|
| Construction completion and cost | Price and schedule commitments, completion tests, delay damages, contingency and contractor credit. |
| Equipment performance | Net-output and efficiency guarantees, acceptance tests, liquidated damages and enforceable warranty. |
| Permits and site control | Executed easements, permit responsibility, conditions precedent and cure rights. |
| Interconnection | Utility agreement, upgrade budget, milestones, operating limits and export terms. |
| Fuel supply and price | Firm delivery, specifications, hedging, indexation, curtailment rights and replacement-fuel plan. |
| Host demand and credit | Long-term payment obligation, security, termination remedy, step-in rights and demand-change provisions. |
| O&M and availability | Qualified operator, service levels, parts strategy, overhaul reserve and outage responsibility. |
| Cash-flow shortfall | Debt-service reserves, cure periods, insurance, indemnities, default remedies and investor step-in rights. |
The DOE handbook states that economic viability is determined not only by the equipment, but also by the quality of project contracts and permits and by risk allocation among participants. Have qualified legal, tax, engineering and financial advisers review indemnities, insurance, default provisions, cure periods and step-in rights.
9. Compare competing projects on a common basis
If you are choosing among projects or bids, normalize assumptions before comparing returns. Use the same fuel-price path, operating horizon, discount-rate convention, outage treatment, tax assumptions and treatment of incentives. Compare:
- Evidence of useful electrical and thermal utilization and the quality of load-match data.
- Prime mover, fuel, efficiency, emissions profile and lifecycle performance.
- Installed cost, contingency, schedule certainty and interconnection exposure.
- Fuel security, tariff risk, standby charges and export compensation.
- Permit, easement and interconnection status.
- Contract quality, guarantee strength and counterparty credit.
- O&M scope, overhaul funding and availability assumptions.
- Unlevered and levered returns under identical downside sensitivities.
The best-looking internal rate of return is not necessarily the strongest project if it depends on optimistic heat utilization, an uncontracted export market or an unsupported availability assumption.
10. Set investment gates before committing capital
- Screen technical fit: reject proposals without credible coincident electric and thermal demand, site control and a plausible fuel source.
- Commission Level 2 diligence: require measured load curves, refined design, current quotations, permit plan and interconnection analysis.
- Validate revenue: obtain a definitive host agreement, confirm customer credit and document any export tariff.
- Close contract gaps: negotiate EPC, warranty, performance, O&M and fuel terms that match the financial model.
- Rebuild the model: run base, downside and upside cases, including delays, outages, fuel shocks and lower heat use.
- Map risk ownership: identify the responsible party, contractual remedy and reserve for every material risk.
- Approve only after conditions are satisfied: make permits, interconnection, financing, insurance and key contracts explicit conditions to funding.
What the available evidence cannot establish
Published EPA and DOE ranges are general guidance, not a current bid, market benchmark or prediction of a particular project’s cost. The DOE handbook includes historic financing examples; those figures should not be treated as present-day returns or debt terms. Without a project’s location, capacity, technology, fuel, host, contracts, load data, capital stack and investor hurdle rate, no outside observer can confirm permit requirements, incentive eligibility, interconnection feasibility or expected returns.
