What Documents to Keep for an Indian Gratuity Deduction Claim

For an Indian employer, a defensible gratuity deduction file must connect the legal route, the amount, the date the liability arose or payment was made, the accounting entry, and the income-tax return. Keep different evidence for (1) a contribution paid to an approved gratuity fund and (2) gratuity that became payable to a particular employee during the previous year. A general gratuity provision is ordinarily disallowed, so an actuarial report or journal entry alone is not enough.

The checklist below is a practical substantiation framework inferred from sections 36(1)(v) and 40A(7) of the Income-tax Act, 1961. It is not a government-issued exhaustive document list. Confirm the Act, tax year, return form and effective-date rules that apply to your filing; India’s newer Income-tax Act, 2025 and Finance Act, 2026 amendments include commencement notes from 1 April 2026.

First identify which deduction you are claiming

Do not put every gratuity-related entry into one file. The evidence depends on whether the employer paid money into an approved fund or paid a benefit that had become due to an employee.

Claim route Core legal condition Evidence that should be assembled Main tax risk
Contribution to an approved gratuity fund Section 36(1)(v) concerns a sum paid by the employer to an approved gratuity fund created for employees’ exclusive benefit under an irrevocable trust. Approval and trust records, contribution calculation, fund demand or receipt, bank proof, ledger reconciliation and return working. Claiming a payment to a fund that was not approved, was not for the required employee benefit, or was not actually paid.
Gratuity that became payable during the previous year Section 40A(7) recognizes gratuity that became payable in the relevant previous year, subject to the statutory conditions. Employee service and eligibility records, event making the benefit payable, calculation, authorization, settlement and payment proof, payroll records and ledger reconciliation. Showing only a provision, failing to establish the payable date, or deducting the same liability again after an earlier provision was allowed.
Year-end gratuity provision A general provision is ordinarily disallowed under section 40A(7), except for the specified approved-fund and payable-benefit cases. Tax adjustment schedule, prior-year computation, and documents proving that the amount falls within an exception. Treating an accounting estimate as an automatically deductible expense or creating a duplicate deduction on later payment.

An employer’s deduction is different from an employee’s exemption or tax treatment when gratuity is received. This article addresses the employer’s business deduction only.

Documents for a contribution to an approved gratuity fund

Build one file for each contribution period or tax year. The file should allow an assessor or auditor to trace the amount from the fund’s legal status to the bank transaction and then to the return.

1. Approval and trust documentation

  • Keep the approval evidence showing that the gratuity fund was approved for the relevant period. Record the approval number, date, approving authority and any conditions or amendments.
  • Retain the executed trust deed or other governing instrument establishing the fund as an irrevocable trust. Keep subsequent deeds, resolutions and amendments together so the version in force when the contribution was made is clear.
  • Keep documents showing that the fund is maintained for the exclusive benefit of employees, such as the rules describing eligible employees, benefits and permitted uses of the fund.
  • Preserve correspondence with the fund trustees or tax authority concerning approval, renewal, change of trustees or changes to the fund rules.

These records address the legal character of the fund. A receipt that merely says “gratuity fund” does not, by itself, prove approval or the required trust arrangement.

2. Contribution calculation

  • Keep the contribution demand, schedule or invoice issued by the fund or its trustees.
  • Retain the computation prepared by payroll, finance or the fund administrator, including the employee population, salary or service data used, contribution period, rate or formula and adjustments for joiners, leavers and corrections.
  • Keep the underlying payroll or employee master-data extract in a form that can be reproduced. Restrict access to personal data, but do not discard the fields needed to explain the calculation.
  • Document approvals under the employer’s delegation policy, including the person who checked the amount and the date of approval.

If the fund supplied an actuarial or administrative calculation, retain it as supporting evidence, but do not rely on an estimate without proving that the amount was paid to the approved fund and qualifies under the governing provision.

3. Proof of payment and fund receipt

  • Keep the bank statement, electronic transfer confirmation, cancelled cheque image or other contemporaneous payment record identifying the payer, payee, date and amount.
  • Match the payment to the fund’s receipt, account statement or trustee acknowledgment. If one transfer covers several periods or entities, retain the allocation statement.
  • Record bank charges, reversals, refunds and timing differences separately. A payment returned by the fund should not remain in the deductible total without a documented correction.

Payment evidence is especially important because the contribution route concerns sums paid to the approved fund; an unpaid year-end accrual does not become a payment merely because it is posted to an expense account.

4. Accounting and return reconciliation

  • Retain the general-ledger extract, journal voucher and expense-account reconciliation for the contribution.
  • Reconcile the ledger total to the fund’s statement and bank total. Explain any foreign-currency conversion, intercompany recharge or rounding difference.
  • Keep the tax computation showing the amount claimed under the approved-fund contribution provision and the working that ties it to the return schedule.
  • Preserve a copy of the filed return, tax audit working papers where applicable, and the review sign-off.

The Income Tax Department’s return schedule separately identifies “Amount of contributions to an approved gratuity fund [36(1)(v)].” Use the line applicable to the taxpayer and filing year rather than assuming that a field from another form or assessment year is unchanged.

Documents for gratuity that became payable during the year

This route requires an employee-level trail. The file must establish both entitlement and the date on which the gratuity became payable during the relevant previous year.

1. Service and eligibility records

  • Keep the employee’s appointment letter, service history, date of joining and date of separation or other relevant service dates.
  • Retain records needed to establish continuity of service and eligibility under the governing gratuity rules, including approved leave, transfers, breaks in service or status changes where they affect the calculation.
  • Keep the employee’s final salary or wage records and the policy, employment term, settlement rule or other basis used to calculate the benefit.

Do not assume that a payroll name and amount prove eligibility. The service file should let a reviewer understand why the employee qualified and which remuneration and service period were used.

2. The event and date that made the benefit payable

  • For retirement or resignation, retain the resignation acceptance, retirement order, relieving letter or settlement notice and the effective date.
  • For termination, retain the termination decision and effective date, together with any documentation required under the applicable employment terms.
  • For death, retain the death record and the nomination or legal-heir documents used to identify the recipient.
  • For another qualifying event, keep the contemporaneous record that establishes the event and the date the liability crystallized.

The date matters because section 40A(7) distinguishes gratuity that became payable during the previous year from a general future estimate. A document created after year-end can support the file, but it should not replace the contemporaneous event record.

3. Employee-wise calculation and authorization

  • Retain a calculation sheet showing each employee, qualifying service, salary or wage base, formula, statutory or policy limits applied and resulting amount.
  • Keep the reviewer’s checklist or approval memorandum and evidence of authorization by the responsible HR and finance officers.
  • Document adjustments for advances, recoveries, disputed amounts or changes made after an initial settlement calculation.

Where an external administrator or actuary prepared the calculation, retain its report and the employer’s reconciliation to employee-level records. The report supports the arithmetic; it does not independently prove that the payment was legally payable in that year.

4. Settlement, payroll and payment evidence

  • Keep the final settlement statement or payslip showing the gratuity amount and any separate deductions or recoveries.
  • Retain the bank transfer confirmation, cheque record or other payment evidence, identifying the employee or lawful recipient, date and amount.
  • For a payment to a nominee or legal heir, keep the nomination, succession or identity documents that connect the recipient to the employee.
  • Match the payment to the employee-wise calculation and to the payroll or settlement register.

If payment is made in instalments, retain the schedule and proof for each instalment, and explain how the amount is treated in the relevant tax year.

5. Ledger and prior-year check

  • Keep the journal entries recording the liability, payment and any reversal of an earlier provision.
  • Prepare a reconciliation from the opening provision, additions, payments, reversals and closing balance to the amount claimed in the tax computation.
  • Review the prior-year tax computation and return to determine whether the same provision was already allowed. Section 40A(7) prevents a second deduction when a later payment is made out of a provision that had previously been allowed.

How to handle a gratuity provision in the accounts

An accounting provision may be required for financial reporting, but book treatment and tax treatment are separate questions. The tax rule generally disallows a provision for payment of gratuity unless it falls within the specified approved-fund or payable-benefit exceptions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Identify every gratuity-related provision account in the trial balance, including actuarial entries, management estimates and provisions recorded through payroll.
  2. Split the balance into amounts paid to an approved fund, amounts relating to gratuity that became payable in the year, and amounts that remain estimates of future benefits.
  3. For each claimed amount, attach the approval, payment, entitlement and calculation documents described above.
  4. Disallow the unsupported or purely general provision in the tax computation and retain the working showing the adjustment.
  5. Compare the current-year working with prior-year computations before claiming any payment, reversal or utilization.

The return schedule separately lists “Provision for payment of gratuity [40A(7)]” among section 40A disallowances. That separate presentation is a practical warning not to net an approved-fund contribution against a disallowed provision or to treat both as one expense category.

A practical claim-file workflow

Use the following sequence before signing the return:

  1. Define the tax period and taxpayer. Confirm the relevant previous year, assessment year, legal entity, applicable Act and return form. Do not carry forward a section number or form field without checking its effective date.
  2. Classify each transaction. Label it approved-fund contribution, gratuity payable to an employee, or general provision.
  3. Trace the legal condition. Attach fund approval and trust records for the first category; attach service, event and entitlement records for the second.
  4. Trace the money. Match each claimed amount to a bank transaction, fund receipt or employee settlement.
  5. Trace the books. Reconcile payment evidence to the ledger, payroll and journal entries.
  6. Trace the return. Map the reconciled amount to the correct deduction line or section 40A(7) adjustment and retain the final computation.
  7. Run the duplicate test. Compare opening provisions and prior-year deductions with current-year payments and reversals.
  8. Approve and preserve. Obtain finance and tax review sign-off, lock the final file and retain it under the organisation’s applicable tax, accounting and audit-record policy.

Common failure points and fixes

  • Only an actuarial report is retained: add the fund approval or employee entitlement, payment proof and ledger tie-out. An actuarial estimate alone does not establish a qualifying deduction.
  • The fund is called “approved” internally but no approval evidence is available: obtain the approval and governing trust documents for the relevant period before claiming the contribution.
  • A single year-end journal is treated as payment: locate the bank transfer and fund receipt or employee settlement. If no qualifying payment or payable event exists, treat the amount as a provision for tax purposes.
  • The payable date is unclear: place the retirement, termination, death or other triggering-event record next to the calculation and payment evidence.
  • One payment covers several years or entities: retain a period-by-period and entity-by-entity allocation approved by finance.
  • The same amount appears in a prior-year provision and current-year payment: perform the prior-year deduction check and document any reversal or disallowance so the amount is not claimed twice.
  • The return field is copied from an earlier year: verify the current taxpayer’s form and instructions, particularly where legislative amendments or new commencement dates apply.

What the file should prove at a glance

Question a reviewer will ask Document that answers it
Why is this deduction legally available? Fund approval and trust instrument, or employee entitlement and triggering-event records.
How was the amount calculated? Contribution schedule or employee-wise gratuity calculation with underlying payroll and service data.
When was it paid or when did it become payable? Bank record, fund receipt, settlement statement and contemporaneous event documentation.
Where is it recorded in the accounts? Ledger extract, journal voucher, payroll register and reconciliation.
Was it claimed in the correct year and only once? Tax computation, return schedule, previous-year computation and duplicate-deduction check.

Keep the file understandable to someone who was not involved in preparing the payment. A clear index, consistent transaction references and a short reconciliation often prevent more disputes than a larger volume of unconnected attachments.

Final checks before filing

  • Confirm that the claim is for an employer deduction, not an employee receipt or exemption.
  • Confirm that every approved-fund contribution has approval, trust, calculation, receipt, bank and ledger evidence.
  • Confirm that every payable-benefit claim has employee service, triggering event, calculation, authorization, settlement, payment and ledger evidence.
  • Separate deductible categories from general provisions and show any section 40A(7) disallowance.
  • Check prior-year treatment for a duplicate deduction.
  • Use the return form and legal provisions effective for the relevant tax period, including any transition to the Income-tax Act, 2025 and amendments effective from 1 April 2026.
